What to Check Before Buying a Railroad Stock: A Due-Diligence Checklist

Before buying a railroad stock, examine its filings, freight and customer mix, traffic and pricing, service and safety, operating ratio, cash needs, debt, capital allocation, risks and valuation in that order.

Before buying a railroad stock, work through the company’s filings, freight mix, traffic and pricing, service and safety, operating costs, capital requirements, debt, capital-allocation record, issuer-specific risks and valuation. The central question is not whether a railroad had a good year; it is whether its network can produce durable cash flow after the spending required to maintain and improve it, and whether the share price compensates you for the risks.

This is a general research framework, not a buy or sell recommendation. Your conclusion depends on the railroad, the price you pay, your assumptions, time horizon and ability to tolerate losses.

Use this order for railroad-stock due diligence

  1. Read the latest filings. Start with the annual report (Form 10-K), latest quarterly report (Form 10-Q), material current reports (Form 8-K) and proxy statement. Compare the newest disclosures with several prior years.
  2. Map the business. Identify what the railroad hauls, where it operates, who its customers are and which industries, ports and corridors drive demand.
  3. Separate volume from price and mix. Determine whether revenue changed because of carloads or units, pricing, fuel surcharges, commodity mix or acquisitions.
  4. Test operating performance. Review service reliability, congestion, productivity, labor and fuel costs, safety and the operating ratio, while checking each measure’s definition.
  5. Test cash generation. Reconcile net income to operating cash flow and free cash flow after maintenance and growth capital spending.
  6. Stress the balance sheet. Examine debt maturities, interest rates, liquidity, covenants, pensions, leases and other commitments under weaker traffic conditions.
  7. Evaluate capital allocation and governance. Review dividends, buybacks, acquisitions, dilution, executive incentives and board oversight.
  8. Read the risk factors. Focus on the exposures that are specific to that railroad’s network, customers and regulatory environment.
  9. Value the shares last. Compare multiples and yields using normalized earnings and cash flow, then test downside cases.

Doing the steps in this sequence prevents an attractive-looking ratio or dividend from distracting you from a weak network, excessive obligations or an overvalued stock.

Start with primary filings, not a stock screen

The annual report’s business section explains freight categories, geographic coverage, customer concentration and competitive conditions. Management’s discussion and analysis (MD&A) explains why revenue, costs, margins and cash flow changed. The audited statements and notes contain details that a headline earnings release may omit, including debt, leases, pensions, capital spending, contingencies and diluted share count. Risk factors and subsequent 8-K and 10-Q filings show what has changed since the annual report.

Build a simple multi-year worksheet rather than reading one year in isolation. Record revenue, volume, revenue per car or unit, operating expenses, operating income, operating cash flow, capital expenditures, debt, interest expense, diluted shares and dividends for at least three to five years when available. Mark acquisitions, divestitures, labor settlements, weather events, derailments, restructuring charges and accounting changes so that one unusual year does not become your baseline.

Issuer disclosure has limits. Canadian National Railway Company’s 2025 Form 10-K says, “Past financial performance may not be a reliable indicator of future performance and historical trends should not be used to anticipate results or trends in future periods.” Its risk list is not exhaustive. Treat the filing as the company’s description of its business and uncertainties, not as proof that a forecast will occur.

Understand what the railroad hauls and where demand comes from

Break revenue into freight categories

List the reported categories—such as intermodal, grain, chemicals, forest products, metals, automotive, coal or other bulk traffic—and calculate each category’s share of revenue and volume. The economic drivers differ: automobile production, housing, crop harvests, energy markets, industrial output and container trade can move in opposite directions. A diversified mix may reduce dependence on one cycle, while a specialized network can earn strong returns but suffer a sharper downturn when its main industry contracts.

Map customers, corridors and concentration

Identify large customers, ports, transload facilities, border crossings and routes that are difficult to replace. Concentration in a few shippers, commodities, ports or corridors increases the effect of a lost contract, plant closure, weather event or infrastructure failure. Check whether contracts have minimum volumes, fuel-surcharge mechanisms or renewal dates, and whether a customer can shift freight to trucks, barges or another railroad.

Ask whether reported growth is durable

For every revenue increase, ask three questions: Did the railroad move more freight? Did it charge more per car or unit? Did the mix shift toward higher-priced traffic? A favorable price or mix effect can lift revenue while physical volume weakens. Canadian National lists economic conditions in served industries, customer concentration, coal-price volatility and transport availability among its disclosed risks. Those are prompts for scenario analysis, not predictions that each event will occur.

Analyze traffic, pricing and service together

Volume and revenue per unit

Track carloads, containers, gross ton-miles or the equivalent measure used by the issuer. Pair volume with revenue per car, container or unit. A railroad that raises revenue per unit while losing volume may be improving price discipline, benefiting from fuel surcharges or seeing a richer mix; it may also be losing business. Read management’s bridge from prior-year revenue to volume, price, fuel surcharge, foreign exchange and mix instead of inferring the cause from total revenue alone.

Service quality and network fluidity

Review dwell time, terminal performance, train velocity, on-time measures, car availability, congestion and customer complaints when disclosed. Poor service can cause shippers to divert freight, impose penalties or demand concessions; unusually aggressive cost cutting can make an operating ratio look better while degrading the network. Compare service targets with actual results and look for repeated misses.

Safety trends

Check reportable accidents, derailments, employee and public safety statistics, grade-crossing incidents and hazardous-material events. Read explanations for changes rather than relying on a single rate. A serious event can produce casualties, service disruption, cleanup costs, litigation, regulatory action and lasting reputational damage. Safety spending is part of sustaining the franchise, not simply a discretionary expense.

Use company examples in context

Berkshire Hathaway reported that its railroad volume fell 4.6% in 2025, partly offset by higher average revenue per car or unit. Its railroad operating expenses were $15.3 billion in 2025, down $591 million, or 3.7%, from 2024. These are company-specific results for that fiscal year, not a forecast or industry statistic.

Interpret the operating ratio without treating it as a verdict

The operating ratio is railroad operating expenses divided by railroad operating revenues. A lower ratio generally means less reported revenue was consumed by operating expense, but it does not measure everything an investor needs: capital intensity, service quality, safety, network condition, leverage, pension obligations or the price of the stock.

Before comparing two ratios, confirm that the numerator and denominator cover the same railroad segment, period and expense items. Business mix, foreign exchange, fuel accounting, unusual charges, weather and management’s adjusted measures can change the result. Reconcile adjusted figures to reported results and note any exclusions.

Company and period Reported operating ratio Related disclosure How to use it
Berkshire Hathaway railroad, 2025 65.5%, down 2.5 percentage points from 2024 Railroad operating expenses were $15.3 billion, down 3.7% year over year Use as one year of company-specific operating data; do not treat it as an industry target.
Norfolk Southern, 2025 64.2%, versus 66.4% in 2024 Railway operating revenue was $12.2 billion, up $57 million from 2024 Check the company’s definition, mix and service context before comparing with another railroad.

These figures come from different companies and operating segments. They are not a controlled peer ranking. A railroad can post a lower ratio because of mix or temporary cost effects and still have weaker long-term economics, service or safety.

Test cash generation against the capital the network requires

Start with operating cash flow

Compare net income with cash flow from operations over several years. Investigate large differences caused by working-capital movements, deferred taxes, pension contributions, stock compensation or other non-cash items. A single year of favorable receivables or payables timing is not recurring cash generation.

Separate maintenance from growth spending

Railroads continually spend on track, bridges, tunnels, signals, locomotives, freight cars, terminals, information systems and safety. Ask management to distinguish maintenance or replacement capital from expansion projects, and check whether the definitions remain consistent. Growth spending may be optional or delayable; maintenance spending is needed to preserve capacity, safety and service.

Calculate a conservative free-cash-flow measure using operating cash flow less the capital spending required to maintain the network. Then examine the issuer’s own reconciliation and definitions. The available company filings do not establish one comparable maintenance-capital measure across railroads, so do not place unlike figures in a single ranking without adjusting for definitions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Stress the cash profile

Model weaker freight volume, higher labor and fuel costs, inflation in materials, higher interest rates and an unexpected safety or weather event. Check whether cash after necessary investment still covers interest, pensions, dividends and committed projects. If it does not, the railroad may have to borrow, issue shares, defer work or cut distributions at the worst point in the cycle.

Examine debt, liquidity and long-term obligations

Debt maturity and interest exposure

List each material maturity, interest rate, fixed-versus-floating exposure, secured borrowing and covenant. A maturity wall can matter more than total debt if refinancing would occur during a freight downturn. Compare interest expense with operating income and cash flow, and test the result at higher rates or lower volumes.

Liquidity and financing access

Identify cash, committed revolvers, commercial paper capacity and other sources of liquidity, then read conditions attached to them. Capital-market access can weaken after a major accident, regulatory action or earnings decline. Canadian National identifies debt agreements, debt, access to capital markets and changing interest rates as risks that can affect operating results and cash flows.

Pensions, leases and other commitments

Include pension and post-retirement obligations, locomotive and railcar leases, purchase commitments, environmental reserves, legal contingencies and guarantees. These claims compete with shareholders for cash even when they do not appear as conventional debt. Read sensitivity tables and funding assumptions, especially discount rates and expected returns.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Judge capital allocation and dilution

Dividends

Measure dividends against cash flow after necessary investment, not earnings alone. Check payout history during weak freight periods and the terms of debt agreements. Canadian National states that future dividends depend on board discretion and financial and covenant considerations; a past payment therefore does not guarantee the next one.

Share repurchases

Compare repurchase prices with your estimate of normalized value, debt capacity and network needs. Distinguish shares actually retired from an authorization. Canadian National says repurchases may be suspended or terminated. An authorization is permission, not a promise, and buying at an inflated price can destroy value even when the share count falls.

Acquisitions and projects

Review the price paid, promised synergies, integration costs, service effects and post-deal returns for acquisitions. For major infrastructure projects, compare the original budget and timetable with subsequent spending and capacity. Repeated delays, “temporary” charges or changing targets deserve a lower confidence level in the next plan.

Share count and dilution

Track basic and diluted shares, employee awards, option exercises, convertible securities and any planned equity issuance. A growing share count can offset per-share earnings growth. Canadian National warns that future equity issuance and awards may dilute existing holders.

Evaluate management, incentives and governance

Compare guidance with realized volume, revenue, operating ratio, cash flow and safety outcomes. Identify adjustments that recur, targets that move after misses and metrics that exclude costs necessary to run the railroad. Forward-looking statements are scenarios based on assumptions, not guarantees. Canadian National’s 2025 Form 10-K states, “Accordingly, investors should not place undue reliance on forward-looking statements as a prediction of actual results.”

Read the proxy for executive pay metrics, performance periods, clawback provisions, related-party arrangements, director experience, ownership and board oversight of safety, cybersecurity and major projects. Incentives tied only to adjusted operating ratios can encourage cost reductions that impair service or maintenance; balanced measures provide a more useful test of stewardship.

Read the risk factors for railroad-specific exposures

  • Demand and concentration: cyclicality, dependence on a few industries or shippers, commodity prices and modal substitution.
  • Labor: collective-bargaining negotiations, crew availability, wage inflation, work stoppages and changes in operating rules.
  • Safety and liability: derailments, hazardous materials, employee injuries, public claims, cleanup and regulatory penalties.
  • Weather and network disruption: floods, fires, hurricanes, extreme heat, winter storms, landslides and bridge or terminal failures.
  • Fuel and input costs: diesel prices, electricity, steel, equipment and wage costs, including the limits of fuel-surcharge recovery.
  • Environmental and climate obligations: remediation, emissions rules, resilience spending and changing customer requirements.
  • Regulation and pricing: rate actions, competition policy, service mandates, cross-border rules and government intervention.
  • Cybersecurity and technology: attacks on dispatch, signaling, terminals, customer systems or operational data.
  • Legal and project risk: litigation, permits, construction overruns, acquisition integration and contract disputes.

CSX’s 2025 report says government actions and regulatory changes can influence revenue, costs, profitability and the company’s ability to negotiate prices. Treat such language as issuer disclosure about possible exposure, not a prediction that a specific rule or event will occur.

Value the stock only after understanding the business

Use several measures with consistent definitions

Potential measures include price-to-earnings, enterprise value to operating earnings or cash flow, free-cash-flow yield and dividend yield. Use the same period, share-count convention, debt treatment and adjustment policy for every company. Exclude or separately analyze one-time accident costs, restructuring, gains on asset sales and unusual tax effects.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Normalize for the cycle

Use through-cycle or normalized earnings rather than an unusually strong or weak freight year. Adjust your interpretation for leverage, pensions, capital intensity, freight mix, service investment and the point in the economic cycle. A low multiple may reflect deteriorating volume, a looming capital program or a balance-sheet risk; a high multiple may reflect durable network advantages, but only if the cash-flow assumptions justify it.

Compare history and downside cases

Compare the current valuation with the railroad’s own historical range and with a carefully selected peer set. Then calculate what happens if volume falls, pricing normalizes, labor or fuel costs rise, capital spending increases, interest rates stay high or a major disruption occurs. No synchronized current market prices or valuation data are established here, so this checklist does not label any railroad cheap or expensive.

Use a consistent worksheet when comparing railroads

Comparison axis Questions to record Warning sign
Freight and customer mix What categories, industries, ports and customers drive revenue? How concentrated are they? Growth depends on one volatile commodity, customer or corridor.
Volume versus price and mix How much of revenue change came from units, pricing, fuel surcharges or mix? Revenue rises while physical volume and customer activity fall.
Service and safety Are velocity, dwell, reliability and safety improving or deteriorating? Cost gains coincide with congestion, missed targets or worsening incidents.
Operating ratio Are numerator, denominator, segment and adjustments comparable? A lower ratio is presented without service, safety or capital context.
Labor, fuel and productivity What drove cost per unit, and how much is recoverable through pricing? Temporary savings are treated as permanent productivity.
Capital needs What is maintenance versus growth spending? Is the definition stable? Free cash flow relies on deferred maintenance or inconsistent classifications.
Debt and obligations When do maturities occur? What are rates, covenants, pensions and leases? Refinancing or pension needs peak during a likely downturn.
Cash return and dilution Do dividends and buybacks fit cash after investment? Is the share count shrinking? Distributions require borrowing or offset employee-equity dilution only temporarily.
Valuation What do normalized earnings and cash flow imply under base and downside cases? The thesis depends on a single peak-year multiple.
Issuer-specific risks Which regulatory, environmental, labor, geographic and project risks are unique? The analysis uses generic industry risks but ignores the company’s own disclosures.

Turn the checklist into a written investment decision

After completing the worksheet, write a one-page decision memo. State the business thesis in a few sentences, list the two or three measurable facts that would confirm it, identify the assumptions that matter most and set a valuation range under base, optimistic and downside cases. Specify what would invalidate the thesis—for example, sustained volume loss in a key franchise, service deterioration, debt-funded distributions, a project overrun or a regulatory outcome.

Record the filing dates, definitions and calculation methods you used. Set a review schedule tied to quarterly reports and material 8-K disclosures, rather than reacting to every daily price move. Refresh share price, valuation, dividend yield, labor negotiations, safety events, regulatory matters and management guidance before making a decision; fiscal-2025 figures can become stale as new filings arrive.

The result should be a clear answer to four questions: what the railroad owns and hauls, how reliably it converts that network into cash, what could impair that cash generation, and whether the current share price leaves enough margin for error. If you cannot answer any of the four from primary disclosures, the appropriate action is more research—not a confident conclusion.
