Its price must decline far enough that a new buyer can earn a competitive yield from the remaining coupons and principal. The inverse relationship applies most directly to conventional fixed-rate bonds; the size of any move also depends on maturity, coupon, credit quality, liquidity and other terms.
The core mechanism: fixed payments meet changing market yields
A conventional fixed-rate bond is a stream of contractual cash flows. It usually pays the same coupon amount on a schedule and returns its face value at maturity. Once issued, those coupon payments do not automatically increase just because market interest rates rise.

Suppose an existing bond pays a 3% coupon while comparable new bonds begin offering yields near 4%. An investor considering the older bond would be accepting lower fixed payments for similar risk and timing. At its old price, the older bond would not be competitive. Buyers therefore demand a lower purchase price.

That lower price raises the return available to the new buyer. The buyer still receives the same coupons and eventual principal, but pays less today. The combination of the discounted purchase price, remaining coupons and repayment at maturity produces a yield to maturity closer to the new market yield.

This is why the U.S. Securities and Exchange Commission describes the basic rule as: market interest rates and fixed-rate bond prices generally move in opposite directions. The price is the variable that adjusts when the promised cash flows are fixed and the market’s required return changes.
A numerical example of the price adjustment
The SEC’s investor bulletin illustrates the relationship with a $1,000 face-value Treasury bond. Initially, the bond has a 3% coupon, 10 years to maturity and a market price of $1,000 when comparable market rates are 3%. After one year, nine years remain.
| Market-rate scenario after one year | Remaining maturity | Illustrative price | Illustrative yield to maturity |
|---|---|---|---|
| Rates remain at 3% | 9 years | Approximately $1,000 | 3% |
| Rates rise to 4% | 9 years | $925 | 4% |
| Rates fall to 2% | 9 years | $1,082 | 2% |
The $925 and $1,082 figures are illustrations under the bulletin’s stated assumptions, not a universal rule for a one-percentage-point rate change. A different coupon, maturity, payment schedule, credit rating or market spread would produce a different price.

Because the buyer paid less than face value, the eventual gain from $925 toward $1,000 adds to the coupon income, bringing the yield to maturity to about 4% in the example. When rates fall, the reverse happens: buyers are willing to pay more for the bond’s relatively generous 3% payments, so its price rises above face value.
Coupon rate, current yield and yield to maturity are different
Confusing these three measures is a common reason the price-yield relationship seems contradictory.

Coupon rate
The coupon rate is set in the bond’s terms and is applied to face value. A $1,000 bond with a 3% annual coupon generally pays $30 per year, regardless of whether its market price later becomes $925 or $1,082. The coupon rate does not describe the return a purchaser will necessarily earn in the market.
Current yield
Current yield divides the bond’s annual coupon payment by its market price. A $30 annual coupon on a bond priced at $1,000 is a 3% current yield. If the price falls to $925, the same $30 payment represents a higher current yield, about 3.24%. This measure does not include the gain or loss that occurs when the bond moves toward its face value at maturity.
Yield to maturity
Yield to maturity is a broader return measure. It incorporates the purchase price, all remaining coupon payments, the face-value repayment at maturity and the time remaining, generally assuming the bond is held to maturity and coupons can be reinvested at the calculated rate. Because it includes the discount or premium relative to face value, it is the measure most often used to compare a bond’s return with prevailing market yields.
TreasuryDirect summarizes the par relationship this way: when a security’s yield to maturity is above its stated interest rate, its price is below par; when the two rates are equal, the price is at par; and when the yield to maturity is below the stated rate, the price is above par.
Why some bonds move more than others
The inverse relationship tells you the direction of a fixed-rate bond’s response, not the size. Compare securities using the following factors.

Remaining maturity
Longer-maturity bonds generally have greater interest-rate sensitivity than otherwise similar short-term bonds. More of their cash flows arrive far in the future, so changing the discount rate affects more payments over a longer period. A short-term bond can approach its face-value repayment quickly, limiting the time over which a rate change influences its price.

Coupon rate
Holding maturity and other features constant, a lower-coupon bond generally experiences a larger percentage price decline when yields rise. Its return depends more heavily on the distant principal repayment, which is more sensitive to discounting. A higher-coupon bond returns more cash earlier through its larger periodic payments, reducing—but not eliminating—its sensitivity.
Credit quality
Investors require compensation for the possibility that an issuer may fail to make promised payments. If the issuer’s perceived creditworthiness deteriorates, the bond’s required yield can rise even when a government benchmark rate is unchanged. The resulting price decline may therefore reflect credit risk rather than, or in addition to, a broad interest-rate move.
Liquidity
A bond that is difficult to trade can command a lower price because buyers want compensation for the cost and uncertainty of finding a counterparty. Liquidity can change independently of benchmark yields, especially during stressed markets. Do not attribute every observed price change solely to interest rates.
Payment and redemption terms
Callable bonds, putable bonds, sinking-fund provisions, unusual payment schedules and other contractual features alter the timing or certainty of cash flows. Their prices cannot be assessed accurately using only coupon and maturity. Compare the complete terms before drawing conclusions from two quoted yields.

Fixed versus floating coupons
A floating-rate bond resets its coupon periodically against a reference benchmark, subject to its spread, reset frequency, floors, caps and other terms. Because its payment can adjust, the simple fixed-cash-flow explanation applies less directly. A floating-rate bond can still change in value when rates, credit spreads or liquidity conditions change, but its response depends on the reset design.
What happens if you hold the bond to maturity?
A market-price decline is not the same as a missed payment. If you own an individual bond and the issuer remains able to pay, the bond can continue delivering its scheduled coupons and return its stated face value at maturity. An interim quote below your purchase price represents what the bond could be sold for at that moment, not necessarily the cash result you will receive by holding it.
Selling before maturity converts the market quotation into a realized gain or loss. If rates rose after you bought a 3% bond, a buyer may offer less than you paid because comparable bonds now yield more. If rates later fall, the same bond could recover or trade above your purchase price, although there is no guarantee of a particular future price.
Holding to maturity does not remove every risk:
- Default risk: The issuer may delay, reduce or fail to make coupon or principal payments.
- Inflation risk: Fixed dollars received later may buy less than expected.
- Reinvestment risk: Coupons may have to be reinvested at lower rates than the bond’s original yield.
- Liquidity and opportunity cost: You may need to sell at an unfavorable price or give up a more attractive investment opportunity.
A government guarantee, where applicable, concerns timely payment of interest and principal under the guarantee’s terms. It does not guarantee the market price you will receive if you sell before maturity.
How to analyze a bond-price drop
When a bond’s quote falls, work through the causes rather than assuming one explanation.

- Identify the security type. Confirm whether the coupon is fixed, floating, inflation-linked or subject to a special reset.
- Check the remaining maturity. Longer remaining terms normally imply greater sensitivity to a change in required yield.
- Compare the coupon with the market yield. A bond whose coupon is below current comparable yields will usually trade below face value; one with a higher coupon may trade above face value.
- Examine credit spreads. Look for changes in the issuer’s financial condition or in the extra yield investors demand for similar credit risk.
- Assess liquidity. Sparse trading, a wide bid-ask spread or stressed market conditions can move the quoted price independently of benchmark rates.
- Read the call and redemption provisions. Early redemption rights can change the cash-flow pattern and the relevant yield measure.
- Decide whether the quoted price matters to your plan. It matters immediately if you may sell, use the bond as collateral or value a portfolio. It may be less important to a holder who can tolerate the risks and wait for contractual maturity.
Common misunderstandings
“The coupon should rise because rates rose.”
Not for a conventional fixed-rate bond. The coupon is established when the bond is issued. The market price changes so that the bond’s overall yield becomes competitive.
“A price below $1,000 means the issuer has already lost money.”
Face value and market value are different. A $1,000 face-value bond can trade at $925 because market yields changed, even while the issuer continues making every scheduled payment. A lower quote does not by itself prove a default or missed coupon.
“A one-point rate increase always causes the same percentage loss.”
No. The SEC example’s move from $1,000 to $925 depends on its specific assumptions. Cash-flow timing, coupon, maturity, credit spread, liquidity and embedded options determine the actual response.
“If I hold a bond fund, every share has a maturity date.”
An individual bond has a stated maturity and face-value repayment, subject to the issuer’s obligations. A bond fund owns a changing portfolio, and a fund share does not normally mature into a fixed amount on one date. Its net asset value continues to reflect the market value of its holdings.
A practical comparison example
Imagine two otherwise comparable fixed-rate bonds issued by similarly creditworthy borrowers. Bond A has two years left and a 4% coupon. Bond B has 15 years left and a 2% coupon. If market yields rise by the same amount, Bond B will generally suffer the larger percentage decline because more of its value comes from distant cash flows and it provides less income before principal repayment. Bond A can still fall in price, but its shorter term and larger coupon tend to cushion the move.
This comparison is valid only if the bonds are genuinely similar in credit quality, liquidity, payment frequency and redemption terms. Changing any of those variables can alter the result.
The takeaway for investors
For a fixed-rate bond, the promised cash flows are set while the market’s required return moves. When required yields rise, the old cash flows are worth less in today’s dollars, so the bond’s price falls until a buyer can earn a competitive yield. When required yields fall, the same process works in reverse and the price generally rises.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Fix the driver behind crashes, sound loss and screen glitches3Repair Windows errors before they cause bigger problemsUse yield to maturity—not coupon rate alone—when comparing market returns, and judge the likely size of a move by looking at maturity, coupon, credit, liquidity and bond design.
