It can let an eligible taxpayer deduct up to $25,000 of rental real estate losses against nonpassive income such as wages, but only if the taxpayer actively participates in the rental and their income falls within the limits described below. The $25,000 figure is a ceiling, not a guaranteed deduction. Income, filing status, and participation determine what you can actually claim.
The figures in this article come from the 2025 edition of IRS Publication 925, Passive Activity and At-Risk Rules, and the 2025 instructions for Form 8582. The Internal Revenue Code sets these amounts in section 469(i). Tax year 2026 forms may already be out, so confirm the numbers in the edition for the year you are filing before you rely on them.

How the allowance fits into the passive-loss rules
Rental real estate is generally a passive activity. Under the passive-activity loss rules, losses from passive activities can usually offset only passive income, not wages, interest, or other nonpassive income. Losses that cannot be used in the current year are suspended and carried forward.
The rental real estate loss allowance is the main exception for individuals who own rental property directly and take an active role in managing it. It lets a qualifying taxpayer treat up to a set dollar amount of rental losses as deductible against nonpassive income. Because it is an exception inside the passive-loss system, it does not replace the other limits, and the passive-activity and at-risk rules still apply to the final deductible amount.

The maximum amounts and the phaseout
The allowance is set by filing status and modified adjusted gross income (MAGI). The table below shows the figures from the 2025 guidance.

For single and joint filers, the allowance is reduced by 50% of the amount your MAGI exceeds $100,000. Once MAGI reaches $150,000, the allowance is zero. For a separate filer who lived apart from a spouse all year, the same 50% reduction applies to MAGI above $50,000, and the allowance disappears at $75,000.

MAGI for this purpose is not the same as the AGI line on your return. Publication 925 requires specific adjustments, including adding back certain amounts such as taxable Social Security benefits that were excluded from income, and adjusting for items such as passive activity amounts, qualifying real-estate-professional losses, the deductible part of self-employment tax, and the student-loan-interest deduction. Use the worksheet in the instructions rather than your AGI.
Active participation: the test that matters here
The allowance requires active participation, which is a lower bar than material participation. Material participation is a separate test with its own rules, and it is not what this exception asks.
Publication 925 gives examples of management decisions that can count toward active participation when they are made in a significant and bona fide way:
- Approving new tenants
- Deciding on rental terms, including rent levels and lease conditions
- Approving capital or repair expenditures
Active participation also requires a minimum ownership interest. Under Publication 925, you must own at least 10% of the value of all interests in the activity. Limited partners generally do not meet the active participation test. Owning a rental property does not automatically qualify you. What counts depends on the decisions you actually make, and a property manager’s work does not reduce your role if you retain the approval decisions described above.
Married filing separately
A married person filing separately can use the allowance only if they lived apart from their spouse for the entire tax year. The maximum is $12,500, and the phaseout runs from $50,000 to $75,000 of MAGI. If you lived with your spouse at any time during the year, you cannot claim this special allowance, regardless of how much of the loss you have.

Publication 925 illustrates the phaseout with a taxpayer who has a $120,000 salary and a $31,000 rental loss.

- MAGI of $120,000 exceeds the $100,000 starting point by $20,000.
- The reduction is 50% of $20,000, or $10,000.
- The allowance is $25,000 minus $10,000, which is $15,000.
- The $15,000 can offset nonpassive income in the current year.
- The remaining $16,000 ($31,000 minus $15,000) is not lost. It carries forward as a suspended passive loss to a later year, where the passive-loss rules determine when it can be used.
The example shows the difference between the maximum and the deductible amount. A taxpayer with the same loss and a $90,000 MAGI would get the full $25,000 allowance, and only $6,000 would carry forward.
Reporting: Schedule E and Form 8582
Rental income and expenses are reported on Schedule E (Form 1040). Form 8582 is used to figure the passive-activity loss limitation when it is required. Publication 527, Residential Rental Property, lists the conditions under which you do not need to file Form 8582. You may skip the form only if you meet all of the listed conditions, which cover the amount and type of passive activity, MAGI, prior-year unallowed losses or credits, and ownership capacity. If you do not meet every condition, file Form 8582 and keep the worksheets with your records.
Keep records of rent received, expenses paid, and the management decisions you made for each property. Those records support active participation if the IRS asks about it, and they are the basis for carrying losses forward year to year.
