Mortgage Points Explained: When Paying Discount Points Is Worth It

Mortgage points trade upfront cash for a lower rate. Use matched Loan Estimates, a realistic payoff date, and a cash-reserve test to decide whether the savings justify the fee.

Paying discount points can be worthwhile when you have enough cash to close, expect to keep the mortgage beyond its break-even period, and receive a rate reduction large enough to repay the upfront fee. If you may sell, refinance, or pay off the loan sooner—or need the cash for reserves—a zero-point offer or lender credit may be safer. The only reliable answer comes from comparing equivalent Loan Estimates at the holding periods you realistically expect.

What are mortgage discount points?

A discount point is a one-time closing fee paid to the lender in exchange for a lower interest rate. One point costs 1% of the mortgage amount. For example, one point on a $100,000 loan costs $1,000. Fractional points are possible, so an offer might charge 0.375 points rather than a full point. The Consumer Financial Protection Bureau (CFPB) explains the terminology in its consumer guidance on points and lender credits.

As an Amazon Associate I earn from qualifying purchases.

The percentage paid is standardized; the rate reduction is not. A lender, loan type, and market conditions determine how much a given point charge lowers the rate. A CFPB illustration says a borrower with a $400,000 loan might pay one point ($4,000) for a 0.25-percentage-point reduction, but another lender could offer a larger or smaller reduction for the same cost. That is an illustration, not a typical or guaranteed market conversion.

Some lenders use “points” more broadly for percentage-based upfront fees. Ask whether the fee is specifically tied to a lower interest rate. A fee that does not reduce the rate should be analyzed as a closing cost, not assumed to create monthly savings.

Do discount points lower my interest rate?

Yes, discount points are designed to lower the note rate, but there is no universal “one point equals” rule. Two lenders can quote the same loan amount and both charge one point while offering different rates. A lower advertised rate may already include points, so comparing rates alone can make an expensive offer look cheaper.

Use the official disclosures to see the tradeoff. CFPB says rate-linked points appear on page 2, Section A of both the Loan Estimate and the Closing Disclosure. Check the points line, the interest rate, and the projected principal-and-interest payment together. Also compare other terms that affect cost, such as the loan product and the amount borrowed.

How long do I need to keep my mortgage to break even on points?

A rough break-even estimate is:

Break-even months = upfront point cost ÷ monthly principal-and-interest savings

Suppose points cost $4,000 and lower the payment by $100 a month. The simple break-even point is 40 months. Keeping the loan longer than 40 months gives the lower payment more time to offset the fee; ending it earlier leaves the upfront charge unrecovered.

Use the calculation as a screening tool, not a complete financial model. It does not account for the timing of payments, differences in amortization, other loan fees, taxes, investment returns on cash retained, or the possibility that your actual payoff date changes. Ask the loan officer for total costs at at least three dates:

  • the shortest period you could realistically keep the loan;
  • the longest period you might keep it; and
  • the date you consider most likely.

CFPB’s illustrative calculation

In a CFPB hypothetical comparison, a $180,000, 30-year fixed mortgage has a 5.0% rate with zero points. An alternative charges 0.375 points, or $675 upfront, for a 0.125-percentage-point lower rate and about $14 less per month. Dividing $675 by $14 produces roughly 48 months, or four years, as a simple break-even estimate. The figures are an educational scenario from CFPB guidance last reviewed in 2023, not a current rate quote or recommendation.

For a full comparison, request an amortization schedule or a lender worksheet showing cumulative principal and interest paid at each proposed payoff date. A payment reduction by itself does not prove that the point option has the lower total cost at the time you expect to leave.

Should I pay points or take lender credits?

Points and lender credits are opposite sides of the same pricing choice. Points require more cash at closing and generally produce a lower rate. Lender credits reduce the cash you bring to closing but generally come with a higher rate and higher payments over time.

Option Cash at closing Interest rate and payment When it can fit
Zero points No discount-point charge Rate and payment set by the lender’s zero-point pricing When you want a neutral baseline or may not keep the loan long enough for points to break even
Pay discount points Higher by the quoted point fee Lower rate and lower principal-and-interest payment than the equivalent zero-point offer When you have sufficient liquidity and expect to hold the mortgage beyond the calculated break-even period
Take lender credits Lower, because the lender offsets eligible closing costs Higher rate and higher payments than the equivalent offer without credits When preserving cash at closing is more important than minimizing long-term interest

Do not compare a point option from one lender with a credit option from another unless the loan amount, product, term, and other meaningful terms are aligned. Ask each lender to quote the same amount of points or credits so the pricing difference is visible.

How to compare mortgage offers step by step

  1. Set the baseline. Ask every lender for the same loan amount, loan type, repayment term, and zero-point pricing.
  2. Request matched alternatives. Get a version with the proposed discount points and, if useful, a version with lender credits. Have each lender state exactly what the fee or credit changes.
  3. Record the rate and payment. Use the principal-and-interest payment shown on the Loan Estimate; do not treat a rate headline as the entire offer.
  4. Verify the upfront amount. Check the points charge in page 2, Section A of the Loan Estimate. Confirm whether any other percentage-based fee is being called points.
  5. Calculate several holding periods. Compare cumulative principal and interest at your shortest plausible, longest plausible, and most likely payoff dates.
  6. Stress-test your exit plan. Include a sale, refinance, job relocation, or early payoff if any is realistic. A point option that wins at 10 years may lose if you leave in year three.
  7. Check the final documents. Compare the Closing Disclosure with the Loan Estimate before signing. Investigate any change in points, rate, payment, or lender credit.

CFPB’s guidance recommends comparing several timeframes when you are uncertain how long you will keep the mortgage. This approach prevents a single break-even date from being mistaken for a prediction.

When is it worth paying mortgage points?

Paying points may fit a long, stable hold

The economics improve when you expect to keep the same mortgage well past break-even, have a substantial emergency reserve after closing, and receive a clearly documented payment reduction. A borrower who plans to remain in the home for many years can collect savings for a longer period.

Cash constraints can outweigh payment savings

Points use cash that could otherwise fund reserves, moving costs, repairs, or other immediate needs. If paying the fee would leave you with little liquidity, the higher-rate option may reduce financial risk even when its long-run interest cost is greater. Include the cash reserve you will have after closing—not just the amount needed to qualify—in the decision.

A short or uncertain tenure weakens the case

Selling, refinancing, or paying off the loan before break-even means the monthly savings have not had enough time to recover the upfront fee. If your timing is uncertain, compare the offers at the earliest realistic exit rather than relying on the most optimistic holding period.

What taxes do mortgage points affect?

For federal tax purposes, the IRS generally treats points as prepaid interest. IRS Publication 936 (2025), Home Mortgage Interest Deduction says points are generally deducted ratably over the life of the mortgage. Certain points on a qualifying main-home purchase loan may be deductible in full in the year paid if all applicable tests are met. Those tests include local practice, the amount charged, cash paid, the loan’s purpose, how the percentage is calculated, and disclosure on the settlement statement.

  • Points on a second-home loan are not fully deductible in the year paid under the same treatment.
  • Points paid to refinance generally are not fully deductible in the refinance year. Points attributable to proceeds used for substantial improvement to the main home may qualify for an exception when the requirements are satisfied.
  • If the loan ends early, the remaining undeducted balance can generally be deducted in that year. When you refinance with the same lender, IRS guidance says the remaining spread balance instead continues over the new loan term.

These are federal rules for the 2025 publication and are fact-specific. Confirm the current IRS guidance or consult a qualified tax professional. A possible deduction does not, by itself, make buying points economically worthwhile; the cash cost and expected holding period still control the mortgage comparison.

Common mistakes when evaluating points

Assuming a standard rate reduction

There is no fixed market conversion from one point to a particular percentage-point reduction. Use the rate printed in your lender’s quote, not an industry rule of thumb.

Comparing only the interest rate

A lower rate can hide a large upfront charge. Compare cash to close, payment, cumulative cost, and the exact loan terms together.

Mixing non-equivalent offers

A credit, a point charge, a different loan product, or a different loan amount can change the result. Match the material terms before attributing a difference to points.

Counting on a tax benefit without checking eligibility

The IRS treatment depends on the property, loan purpose, payment, documentation, and what happens later. Do not subtract a presumed tax saving from the point cost until you know the applicable rule and your own tax position.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ignoring document changes before closing

Pricing can change between an initial quote and closing. Recheck the points line, rate, lender credit, and projected payment on the Closing Disclosure rather than relying on an earlier worksheet or advertisement.

What published data can—and cannot—tell you

There is no reliable universal percentage of borrowers who “win” by buying points. CFPB’s 2023 data spotlight notes that HMDA data do not capture the rate reduction associated with points or whether borrowers understood the tradeoff. The spotlight covered quarterly submissions from 43 financial institutions—about 58% of 2022 application and loan counts—while those institutions represented a small share of the 4,451 institutions that filed annual HMDA data for 2022. Those coverage figures describe the data set, not the effectiveness of points for an individual borrower.

Your own Loan Estimates contain the information needed for the decision: the actual point charge, rate, payment, and projected closing costs. Use those figures with a realistic payoff date and a cash-reserve check instead of treating an advertised rate or a market statistic as a recommendation.

A practical decision rule

Choose the point option only if all three conditions are true: the quoted monthly savings produce a break-even date earlier than your realistic payoff date; you can pay the fee while preserving an adequate cash cushion; and the matched Loan Estimate shows a lower cumulative cost for the period you actually expect to keep the mortgage. If any condition fails, retain the zero-point comparison and evaluate whether a lender credit better serves your immediate cash needs.
