How to Rebalance a Portfolio After a Sharp Market Decline

A market decline does not automatically call for a new allocation. Compare current weights with your target, review your circumstances and choose a rebalancing rule that fits your plan.

Start with your portfolio’s intended target allocation and compare it with your current weights. If your goal, time horizon, financial circumstances, and comfort with risk have not changed, a market decline alone does not mean you should adopt a new target. Rebalancing is the process of restoring the mix you chose—not a prediction about when markets will recover.

1. Check whether your target allocation still fits

Before trading, revisit why you chose your allocation. A change in your investment goal, the time until you need the money, your financial circumstances, or your ability to tolerate losses may justify reconsidering the target. If those factors are unchanged, avoid changing your plan simply because one category has fallen or another has held up better. The SEC describes rebalancing as restoring the intended mix, not chasing recent performance: Beginners’ Guide to Asset Allocation, Diversification, and Rebalancing.

The right target is personal; there is no stock-and-bond mix that can be prescribed for every investor. Rebalancing also does not ensure a profit or prevent losses. It is a way to keep the portfolio aligned with a chosen plan.

2. Measure how far the portfolio has drifted

Compare the current percentage in each asset category with the target percentage in your plan. To calculate a current weight, divide the value of a category by the total portfolio value, then multiply by 100. Compare each result with its target; the difference is the category’s drift in percentage points.

For example, the SEC uses a hypothetical portfolio whose intended stock allocation is 60%. If stocks rise relative to the other holdings, they could become 80% of the portfolio. That example illustrates how market movements can change weights; it is not a recommended allocation for you. The SEC explains this example and the purpose of rebalancing in its asset-allocation guide.

3. Choose how to move toward the target

The SEC and FINRA describe three broad ways to rebalance. Which one makes sense depends on whether you have cash or contributions available, whether sales are needed, and what fees or tax consequences may apply. The available methods do not make one approach best for every investor or account.

Use new money to buy underweight categories Requires cash available to invest. Not necessarily. Check any transaction fees; buying rather than selling may avoid a sale, but account-specific costs and tax implications still depend on the circumstances.
Direct ongoing contributions to underweight categories Requires contributions to be made. Not necessarily. Check applicable transaction fees. The effect depends on contribution amounts and how far the portfolio has drifted.
Sell overweight holdings and buy underweight categories Does not require new contributions, though cash may be used for the purchases. Yes. Sales may involve transaction fees and tax consequences. Check the account and applicable rules before trading.

These approaches are described in the SEC’s asset-allocation guide and the SEC and FINRA’s Investor Bulletin: Year-End Investment Considerations for Individual Investors. If you have cash flows available, you can consider whether purchases or contributions toward underweight categories would bring weights closer to target before selling. If they are not enough, selling some overweight holdings and buying underweight categories is another option.

4. Decide when to review and rebalance

You can review on a calendar schedule or act when an allocation crosses a threshold you chose in advance. A calendar rule creates regular check-ins; a threshold rule ties action to the size of the drift. The SEC does not prescribe a universal schedule or threshold and says rebalancing tends to work best relatively infrequently. Pick a rule that fits your plan rather than reacting to every market move. See the SEC’s guidance on rebalancing frequency and methods.

5. Check costs and tax consequences before placing trades

Selling can involve transaction fees and tax consequences. Review the rules and costs that apply to your particular account and holdings before trading. The SEC and FINRA’s bulletin identifies taxes and fees as considerations, but its historical tax-rate discussion is not current tax guidance. Tax treatment depends on jurisdiction and individual circumstances; a general guide cannot calculate your result. 6. Consider whether a target-date fund fits your needs

A target-date fund is one possible managed alternative: it adjusts its allocation over time toward a stated target date. Availability and suitability depend on your circumstances and the fund’s terms. Before choosing one, review current fund documents for its goal, glide path, holdings, and fees. The SEC describes target-date funds in its guide to asset allocation and rebalancing; that general description does not establish that any particular fund is right for you.
