An HSA can become a dedicated reserve for medical costs in retirement. Money left in the account generally carries forward indefinitely, earnings are not included in income while held there, and withdrawals for qualified medical expenses can be tax-free. After age 65, you may also withdraw for nonmedical purposes without the additional 20% tax that applies before 65, but those withdrawals are still generally taxable income.
The key is to match each withdrawal to the correct rule. An HSA is not automatically tax-free retirement spending: eligibility depends on the expense, the beneficiary’s age, whether another source reimbursed the bill, and the records you retain.

What an HSA does in retirement
Unlike accounts that require annual distributions under specific retirement-account rules, an HSA does not require you to withdraw a set amount each year. The Internal Revenue Service states in Publication 969 (2025), “You don’t have to make withdrawals from your HSA each year.” Amounts remaining at year-end generally stay in the account, and account earnings are not included in income while held in the HSA.

That makes an HSA useful as a long-term health-care reserve. You can leave contributions and investment earnings untouched while working, then use the balance for eligible costs years later. The account can help with expenses such as qualified medical care, rather than serving as a completely tax-free replacement for a 401(k), IRA or taxable savings account.

The tax result follows the use of the money:
- Qualified medical distributions can be tax-free when all conditions are met.
- Before age 65, a nonqualified distribution is generally taxable and subject to an additional 20% tax.
- At age 65 and later, the additional 20% tax no longer applies to nonqualified distributions, but the amount generally remains taxable income.
Reaching 65 therefore changes the penalty, not the basic income-tax treatment of spending that is not qualified medical care.
When an HSA withdrawal is tax-free
Use the qualified-expense test
A distribution is generally tax-free only when it pays for eligible medical care for you, your spouse or a qualifying dependent. The expense must be incurred after the HSA was established. It also must not have been reimbursed by insurance, an employer, another HSA or another source, and you cannot claim the same expense as an itemized deduction.
These conditions apply even if the bill looks obviously medical. Keep the receipt, the date of service, the provider or pharmacy information, and proof of what you paid. If an insurer later reimburses part of the bill, only the unreimbursed qualified amount can support a tax-free HSA distribution.

You do not generally have to withdraw money in the year a qualified expense occurs. A person may pay a bill from other cash, preserve the documentation, and take an HSA distribution later, provided the expense was incurred after the HSA was established, remained unreimbursed and was not deducted elsewhere. This approach can allow the HSA balance to remain invested or earn interest for longer, but it increases the importance of organized records.
How age changes nonqualified spending
Before age 65
Before you reach age 65, spending HSA money on something other than qualified medical care is generally included in taxable income and subject to an additional 20% tax. The 20% charge is a tax rule, not a limit on how much you may withdraw. The withdrawal can still be made, but the combined income-tax and additional-tax cost may make other retirement funds more suitable for ordinary living expenses.

Age 65 and later
Once you reach 65, the additional 20% tax generally does not apply to a nonqualified distribution. The distribution is still generally reported as taxable income, much like a withdrawal from a traditional tax-deferred account. A qualified medical distribution remains the more favorable result because it can stay tax-free.
Do not treat your 65th birthday as a point at which every HSA withdrawal becomes tax-free. Classify the expense first, then apply the age rule to any amount that is not qualified.

The general rule is that health insurance premiums are not qualified medical expenses for HSA purposes. Federal guidance lists specific exceptions. The following table separates those exceptions from costs that remain ineligible.
| Cost | General HSA treatment | Important condition |
|---|---|---|
| Ordinary health insurance premiums | Generally not qualified | The premium must fit one of the limited exceptions below. |
| Qualified long-term-care insurance | Potentially qualified | Subject to annually adjusted, age-based limits. |
| COBRA continuation coverage | Qualified exception | Applies to eligible COBRA continuation premiums. |
| Health coverage while receiving unemployment compensation | Qualified exception | The coverage must be paid while you are receiving unemployment compensation. |
| Medicare or other health coverage after the HSA beneficiary reaches 65 | Qualified exception | The beneficiary must have reached age 65; verify the specific premium. |
| Medigap (Medicare supplemental) premiums | Not qualified under the age-65 Medicare exception | Medigap is specifically excluded from that exception. |
The exception is tied to the HSA beneficiary’s age. If the beneficiary is under 65, Medicare premiums for an older spouse or dependent are generally not qualified HSA expenses under the age-65 rule. A premium that appears Medicare-related should therefore be checked by name and by who is covered before you authorize a distribution.
Using an HSA for Medicare costs in retirement
After the HSA beneficiary reaches 65, HSA funds may generally pay Medicare or other health-coverage premiums. The rule does not make every Medicare-related charge eligible, and it does not include Medigap premiums. Keep the premium statement and proof of payment so you can show which coverage the distribution paid.

When a spouse or dependent is involved, identify the HSA beneficiary separately from the person whose premium is being paid. The age exception is generally unavailable when the beneficiary is under 65, even if the covered spouse or dependent is older and enrolled in Medicare.
For a personal case, check the current IRS guidance and the exact description on the Medicare or insurer bill. Federal rules summarized in Publication 969 do not establish how every state treats HSA deductions, earnings or distributions.
A strategy for building the reserve before retirement
Leave the balance available for future care
Because no annual withdrawal is required and unused amounts generally carry forward, you can preserve the account for later medical costs instead of drawing it down each year. Earnings remain outside income while held in the HSA. The tax advantages are tied to the account and the use of the distribution, not to a promise that every HSA administrator offers identical investments, fees or features.
Separate medical spending from general retirement spending
Keep a plan for two different uses. Qualified medical expenses can be paid tax-free when documented. General living expenses can be funded from other retirement resources, or from the HSA after 65 with the understanding that the nonqualified amount is generally taxable. Treating those categories separately helps prevent an accidental 20% tax before 65 and avoids assuming that age 65 eliminates income tax.
Maintain a reimbursement file
For each expense you intend to reimburse later, record:

- Identify the expense. Determine whether the withdrawal will pay medical care, a premium, or an ordinary nonmedical cost.
- Check the beneficiary and age. Confirm whose expense it is and whether the HSA beneficiary is under 65 or at least 65.
- Apply the premium rule. If it is an insurance premium, test it against the limited exceptions for qualified long-term-care insurance, COBRA, coverage during unemployment compensation, or Medicare and other health coverage after 65. Exclude Medigap premiums.
- Confirm the expense is unreimbursed. Subtract insurance or employer reimbursements and make sure you are not also taking an itemized deduction.
- Match the withdrawal to the evidence. Take only the amount supported by qualified, documented costs if you want tax-free treatment.
- Keep the records for tax reporting. Your trustee’s Form 1099-SA reports distributions, while you use Form 8889 to report them and determine the taxable portion.
Tax forms and records
HSA trustees generally issue Form 1099-SA for distributions. The account holder reports HSA activity on Form 8889 with the federal income-tax return. IRS instructions say to retain records demonstrating that distributions were used for qualified medical expenses, that the expenses were not reimbursed from another source, and that they were not claimed as itemized deductions. Those records normally are kept with your tax files rather than sent with the return.
If a distribution is partly qualified and partly nonqualified, your records should show the allocation. A missing receipt does not turn a medical bill into a qualified expense, and a receipt alone does not prove that another payer did not reimburse you.
Beneficiary planning can change the tax result
Name a beneficiary and review the designation after major life events. If your surviving spouse is the designated beneficiary, the HSA generally becomes the spouse’s own HSA. The spouse can then use the account under the normal HSA rules.
A nonspouse beneficiary receives a different treatment: the account generally stops being an HSA, and its value is generally taxable to that beneficiary in the year of the account holder’s death. That difference makes beneficiary selection an important part of retirement and estate planning, not just an administrative detail.

Common mistakes and how to correct them
Assuming all Medicare costs qualify
Medicare premiums may fit the age-65 exception, but Medigap premiums do not. Separate the premium type before distributing funds.
Using the HSA for a spouse’s Medicare premium while you are under 65
The age rule generally follows the HSA beneficiary. If you are the beneficiary and under 65, an older spouse’s Medicare premium is generally not qualified under that exception.
Double-dipping on a medical bill
Do not take a tax-free HSA distribution for an expense already reimbursed by insurance or another account, and do not claim that same expense as an itemized deduction.
Believing age 65 makes every withdrawal tax-free
After 65, the additional 20% tax generally disappears, but nonqualified distributions remain generally taxable. Continue classifying expenses and retaining evidence.
Ignoring state rules
The rules described here are federal guidance. State conformity can differ, so include your state’s treatment when estimating retirement tax costs.
A decision checklist for each distribution
- Is the expense for you, your spouse or a qualifying dependent?
- Did it occur after the HSA was established?
- Is it qualified medical care or one of the limited premium exceptions?
- Was any part reimbursed by insurance, an employer or another account?
- Will you avoid claiming the same expense as an itemized deduction?
- Has the HSA beneficiary reached 65?
- Do your records prove the amount, date, recipient and payment?
If the answers support qualified treatment, the distribution may be tax-free. If the expense is nonqualified, apply the beneficiary’s age rule and plan for taxable income; before 65, also account for the additional 20% tax.
Bottom line for retirement planning
An HSA can support retirement costs most effectively when it is preserved as a documented medical reserve. Balances generally carry forward, no annual withdrawal is required, and qualified expenses can be paid tax-free. Medicare and certain other premiums become eligible only under defined exceptions, while Medigap remains excluded. At 65, nonqualified withdrawals lose the extra 20% tax but do not become tax-free. A disciplined recordkeeping system and a current beneficiary designation are what allow the account’s tax benefits to work as intended.
