How GST Revenue Leakage Happens—and How States Can Measure It

GST leakage can stem from filing gaps, short payment, ITC claims, control failures, and delayed recovery. Learn how states can measure each stage without confusing flags with confirmed losses.

GST revenue leakage occurs when tax that is legally due is missed, under-assessed, unpaid, not transferred to the right government, or not collected. States can measure it only by separating early warning flags from verified non-compliance, formal demands, and money actually recovered. Audit findings show where controls can fail, but they are not, by themselves, an estimate of a state’s total GST tax gap.

What GST revenue leakage means

For practical measurement, GST revenue leakage is lawfully due tax that is not assessed, paid, transferred, or collected because of a compliance or administrative gap. It can arise from an unregistered taxable supplier, a missing return, omitted turnover, short payment, excess or ineligible input tax credit (ITC), delayed assessment or recovery, or weak controls that fail to identify and resolve a case.

This is an operational definition, not a single universal definition established by the official reports discussed here. It also does not imply that every discrepancy is deliberate evasion. A mismatch can result from timing, lawful credits, a correction, incomplete data, or an error that needs review.

Keep the amounts in separate categories

  • Potential tax gap: an estimate of what could have been collected against a defined benchmark and assumptions. It should include a method and an uncertainty range.
  • Risk flag or mismatch: an exception surfaced by comparing records. It is a lead to investigate, not proof of a deficiency.
  • Audit-confirmed deficiency: a discrepancy validated as non-compliance within the audit’s scope.
  • Demand raised or liability confirmed: an amount formally pursued under the applicable process. It may still be disputed or unpaid.
  • Recovery: money realized by the government, whether by payment or adjustment.
  • Arrears: revenue due but not realized by a stated reporting date. Age and appeal or litigation status affect what the figure means.

These are stages, not interchangeable labels. Adding them together would double-count cases and could make flagged amounts look like proven losses.

How GST revenue leakage happens

Registration and return filing gaps

When a liable taxpayer is not registered or does not file required returns, the state loses visibility into the underlying activity and may not assess tax that is due. The Comptroller and Auditor General of India (CAG), in Report No. 7 of 2024 on indirect taxes and GST, described inconsistent return-filing trends and data inconsistencies. It also identified limitations in back-end validation and in monitoring filing pendency and registration cancellations.

Under-reported activity or short payment

A taxpayer’s reported liability may not match taxable activity or the tax paid. States can compare return liability with payments, declared turnover with corroborating records, changes across tax periods, and e-way bill activity with reported supplies. Each comparison can help select cases for review; none establishes under-reporting on its own.

Ineligible or unreversed ITC

Leakage can occur when a taxpayer claims more credit than permitted, fails to reverse credit when required, or claims credit even though a supplier has not paid the corresponding tax. A Press Information Bureau (PIB) summary of CAG’s audit of Chhattisgarh for FY 2022–23 identifies excess or ineligible ITC, supplier non-payment despite credit being claimed, and inadequate reversals among the issues examined. These are reasons to check eligibility and supplier-chain evidence, not to presume that every ITC mismatch is fraudulent.

E-way bill control weaknesses

E-way bill records can be useful risk signals when reconciled with returns and other evidence, but a bill alone does not prove that taxable goods moved or that tax was evaded. The same Chhattisgarh audit summary describes portal gaps that allowed bills to be generated by ineligible entities, including cancelled taxpayers and non-filers. It also reports multiple bills for one invoice and bills without actual movement in reviewed cases.

Slow assessment, enforcement, or recovery

Finding an exception has no fiscal effect unless it is validated, followed by an appropriate demand that is sustained, and ultimately collected or adjusted. The Chhattisgarh summary reports delays in adjusting tax and penalties in enforcement cases. CAG’s Jharkhand finance audit discusses arrears and amounts held up in courts or appellate authorities. States therefore need to track what happens after detection, including case age and appeal status.

Data and control failures

Fragmented records, inconsistent definitions, incomplete coverage, or weak validation can hide non-compliance and also distort estimates. CAG’s 2024 GST report describes data inconsistencies and back-end control limitations. CAG’s Jharkhand report records that access to pan-India GSTN data was conveyed in June 2020 and provided in January 2021. That is historical evidence about audit access at that time, not a description of current access arrangements.

Accounting and settlement effects

State receipts are affected by more than enforcement. Tax-base composition, economic changes, the accounting period, IGST apportionment, and central transfers can all affect the fiscal picture. CAG’s Jharkhand report explains that IGST is apportioned to the state where goods or services are consumed. It also documents the compensation framework that operated through March 2022; that historic framework should not be treated as a current entitlement.

How a state can measure leakage

A credible measure starts by defining what is being counted and then follows cases from data signal to financial result. The following is a recommended measurement design, not a nationally prescribed methodology.

  1. Set the question and boundary. Specify the tax components, periods, taxpayer cohorts, geography, legal-liability benchmark, and whether the result will measure risk, audited deficiency, assessed demand, or collected revenue.
  2. Build a linked data view. Subject to lawful access and data governance, reconcile registration status, return filing and liability, payments, ITC claims and reversals, e-way bills, audit and enforcement records, demand ledgers, collections, arrears, and Finance Accounts. Record each dataset’s coverage and cut-off date; the cited audits identify relevant audit domains but do not establish a complete list of currently available state datasets.
  3. Follow a risk-to-recovery funnel. Count and value exceptions flagged, cases selected, cases reviewed, deficiencies confirmed, demands raised or sustained, amounts recovered, and amounts still outstanding or under appeal. Calculate conversion rates between stages and time to resolution.
  4. Use more than one estimation approach.
    • A bottom-up approach extrapolates validated audit findings from a documented sample. Its reliability depends on the sample design and on stating what the sample does and does not represent.
    • A top-down approach estimates expected liabilities from economic or sector data and compares them with net receipts. Its result depends on the benchmark, assumptions, and treatment of transfers and timing.
    • A compliance-gap approach tracks identifiable risks such as non-filing, return-payment differences, and credit exceptions. It measures known exposure, not necessarily the entire gap.

    No single approach should be presented as definitive without explaining its assumptions and limitations.

  5. Validate before assigning a value. Review taxpayer-level evidence, applicable law, tax period, and jurisdiction, and document the officer’s decision. Separate timing and settlement differences, lawful credits, corrections, and disputed assessments from sustained non-compliance.
  6. Publish definitions and uncertainty. State denominators, selection rules, exclusions, the measurement period, sensitivity or confidence range, appeal status, and recovery cut-off. Compare states only when the definitions and data coverage are sufficiently alike.
  7. Track control performance alongside revenue. Report follow-up on non-filing, resolution of ITC exceptions, e-way bill risk reviews, aged arrears, demand realization, and remediation of system controls. These indicators help explain how the administration is responding, not just how much it has detected.

What official audit figures show—and what they do not

Recent Chhattisgarh figures illustrate why the stage and scope of each amount matter. The PIB’s 20 March 2026 summary reports CAG findings from a subject-specific audit of oversight of GST payments and return filing for FY 2022–23. They are not a whole-state tax-gap estimate.

Measure Reported finding and scope How to interpret it
High-value discrepancies 641 discrepancies identified in the Chhattisgarh FY 2022–23 audit; 184 cases, or 28.71 per cent, were confirmed as compliance deficiencies involving ₹297.36 crore. ₹2.46 crore had been recovered so far, according to the PIB summary dated 20 March 2026. The discrepancy count, confirmed cases, confirmed amount, and recovery are different stages. The figures do not establish the state’s total GST gap.
Further scrutiny of selected taxpayers 23 compliance deficiencies involving ₹79.18 crore, with ₹41.87 crore recovered, as reported in the same summary of the Chhattisgarh audit. The summary says these findings were primarily linked to excess ITC claims, short payment, and inadequate reversals. They are findings from selected scrutiny, not a statewide estimate.
E-way bill observations A potential revenue implication of ₹20.34 crore across 29 e-way bill non-compliance cases; the summary also reports irregular ITC transfer of ₹2.94 crore in cases involving e-way bills without actual goods movement. “Potential revenue implication” is not the same as tax finally established as due or cash ultimately lost. These are scoped audit observations.

For state-revenue context, CAG’s 2023 State Finances Audit Report for Jharkhand reported FY 2021–22 SGST receipts of ₹9,557.40 crore and projected revenue of ₹14,070.89 crore under the historic compensation formula. It said no compensation was provided for FY 2021–22, while ₹1,525.63 crore relating to April 2020–March 2021 was provided during that year. The five-year compensation period ended in March 2022, so this is a historical example of separating receipts and compensation, not a statement of current policy.

The same Jharkhand report put revenue arrears at ₹8,071.97 crore as of 31 March 2022 across the Commercial Tax and Motor Vehicle Tax departments, including ₹2,007.25 crore outstanding for more than five years. Those figures cover both departments; they are not GST-only arrears. CAG states that arrears indicate delayed realization of revenue due to the government.

How to compare states fairly

Raw totals can mislead: states differ in economic size and composition, tax administration coverage, audit scope, data quality, and settlement effects. A defensible comparison should use common definitions and disclose:

  • Dataset coverage, audit scope, and the reporting period.
  • Risk flags as a share of a defined taxpayer or transaction base.
  • The proportion of flags validated as deficiencies.
  • Confirmed demand and realized recovery as separate shares.
  • Time from flag to assessment and from assessment to recovery.
  • Arrears by age and litigation status.
  • System-control and documentation quality.

Official materials cited here do not establish a harmonized national GST revenue-leakage or tax-gap figure. Gross GST collections, a state’s own revenue, or audit-detected discrepancies cannot be substituted for one.
