How ETF Expense Ratios and Tracking Error Affect Long-Term Returns

Expense ratios are recurring fund costs; tracking error measures variability in an ETF’s return gap versus its benchmark. Learn how to compare both without mistaking one for the other.

ETF expense ratios reduce fund returns through recurring operating costs, while tracking error measures how much an ETF’s return gap versus its benchmark varies over time. The two figures answer different questions: a lower expense ratio generally leaves less money going to fund expenses, but a low tracking-error number does not by itself mean the ETF has a smaller shortfall or will deliver a higher long-term return. To compare funds, look at costs, the actual historical return gap, and whether the funds provide comparable exposure.

How an expense ratio affects your return

An ETF’s expense ratio is its total annual fund operating expenses expressed as a percentage of average net assets. The prospectus fee table presents this standardized measure of ongoing operating expenses. Investors generally do not receive a separate bill for the ratio: those expenses are paid from fund assets, reducing the value of the investment and the return available to shareholders.

Because the cost recurs, it can also reduce the amount left invested to earn future returns. The practical effect depends on the ratio, how long the money remains invested, and the fund’s performance. As the SEC’s July 23, 2025 Investor Bulletin puts it, “A fund with higher costs must perform better than a lower-cost fund to generate the same returns for you.” That is a comparison of costs, not a forecast that the lowest-cost ETF will outperform every alternative.

A simplified illustration of compounding

The following hypothetical calculation isolates the effect of two expense ratios; it is not a forecast or a comparison of actual funds. Assume a $10,000 investment earns a steady 7% gross return each year for 30 years, with no contributions, withdrawals, taxes, brokerage charges, or other frictions. For simplicity, subtract each expense ratio from the gross annual return and compound the resulting annual rate:

Hypothetical annual expense ratio Assumed annual return after ratio Approximate value after 30 years
0.10% 6.90% $74,000
0.50% 6.50% $66,000

The approximate $8,000 difference follows from the stated assumptions and rounded results. Actual expense calculations, returns, and investor outcomes vary; real funds do not produce a steady return each year, and an expense ratio is only one part of the cost picture. The illustration shows why a recurring percentage difference can matter over a long horizon, not what any ETF will earn.

Tracking difference and tracking error are not interchangeable

Tracking difference is the ETF’s total return minus its benchmark’s total return over a specified period. It describes the realized gap and its direction: it may be positive or negative. Tracking error describes variability in that gap over time. Vanguard Canada defines it as the annualized standard deviation of tracking difference. Other providers may use the term differently or specify another calculation, so check the stated definition and observation period before comparing figures.

Measure Question it answers What it does not tell you by itself
Expense ratio What annual operating expenses are listed as a percentage of average net assets? The ETF’s full investor cost or its realized return gap.
Tracking difference How far above or below the benchmark did the ETF return over this period? How variable the gap was within that period or what it will be in the future.
Tracking error How much did the return gap vary, according to the provider’s stated method? Whether the average gap was positive or negative, or which ETF had the higher return.

For a total-return goal, the historical tracking difference is more directly informative about the ETF’s past results relative to its benchmark than tracking-error variability alone. A fund can have a consistently negative gap and therefore low variability; another can have a more variable gap but a higher average return. Vanguard Canada uses a hypothetical illustration to show that higher tracking error can coexist with higher average returns. That example is not market data, and the relationship does not predict future performance.

Do not subtract tracking error from a return or treat it as a fee. It is a statistic describing the behavior of the return gap, not a direct charge on an investor’s account.

Why an ETF’s return can differ from its benchmark

The expense ratio contributes to fund performance drag, but it does not explain every difference from an index. An observed tracking difference is a net outcome that can reflect several costs, implementation choices, and offsets. Some influences can improve relative results rather than make them worse.

Influence How it can affect the gap
Portfolio trading and rebalancing Buying or selling holdings, responding to index reconstitutions, and frequent turnover can create transaction costs that are not necessarily included in the expense ratio.
Replication or sampling A fund may hold every index constituent or use a representative sample or optimization. Sampling can be useful when an index is large or some securities are hard or costly to trade, but it can alter how closely the fund follows the benchmark.
Underlying liquidity and timing Liquidity in the securities, the execution of rebalancing trades, and delays between an index change and fund trades can influence realized performance.
Cash and distributions Cash holdings, the timing of dividend receipts and reinvestment, and shareholder distributions can create differences from a theoretical index return.
Taxes and valuation Withholding taxes on underlying dividends, fund domicile, and fair-value pricing can affect reported results. Valuation differences may be especially relevant for foreign securities when their local markets trade at different hours.
Securities lending Lending portfolio holdings can generate revenue that offsets expenses and may improve tracking difference. The benefit depends on lending revenue and how much the fund retains; not every fund lends securities, and lending income is not assured to persist.

When reviewing a reported gap, check that the ETF and benchmark returns use comparable total-return conventions, including the treatment of distributions. Tax and valuation conventions may also differ, so a comparison that looks precise can still be misleading if the return series are not constructed on matching terms.

The expense ratio is not the total cost of owning an ETF

Investors asking, “What fees and expenses can I expect to pay for buying, owning, and selling this fund?” should look beyond the prospectus ratio. SEC investor materials explain that ETF shares trade at market prices that can be above or below net asset value (NAV), and that indirect fund costs can include portfolio transaction costs and securities-lending arrangements. The actual costs outside the ratio depend on the fund, the brokerage account, and the trade.

  • Fund operating expenses: Review the current prospectus fee table for the total annual operating-expense figure and any waiver terms.
  • Portfolio transaction costs: Trading and rebalancing within the fund can affect its results even when those costs are not shown as part of the expense ratio.
  • Trading the ETF: Brokerage charges, if applicable, and the bid-ask spread can affect the cost of buying or selling shares. The ETF’s market price can also differ from NAV.
  • Taxes: Tax consequences depend on the investor’s circumstances and jurisdiction; taxes on underlying dividends can also influence fund-versus-index comparisons.

These components should not be collapsed into a single percentage unless a calculation clearly states which costs and assumptions it includes. The expense ratio is a disclosed fund-level measure; it is not a complete account of every cost an investor may bear.

How to compare two ETFs on fair terms

  1. Confirm the exposure. Check whether the ETFs track the same benchmark or genuinely comparable exposures. Read the index methodology, asset allocation, holdings, and replication approach; similar fund labels do not guarantee identical portfolios.
  2. Read current official disclosures. Use each fund’s current prospectus fee table to compare total annual operating expenses and waivers. Review the latest shareholder report for expenses and fund-specific implementation details. SEC guidance notes that prospectuses and shareholder reports are available on SEC and fund websites.
  3. Identify costs outside the ratio. Consider relevant brokerage charges and trading frictions. For the ETF trade, review the bid-ask spread and whether the market price is above or below NAV.
  4. Compare historical return gaps consistently. Use matching measurement dates and a comparable total-return benchmark, including dividend and tax treatment where possible. A historical gap describes the period measured; it is not a promise about future returns.
  5. Check the tracking-error method. Verify the provider’s definition, annualization, and observation period. Use the number to understand variability, not as a stand-alone ranking of likely long-term returns.
  6. Consider portfolio fit. Determine whether the underlying exposure suits your goals and ability to bear risk. SEC investor guidance notes that ETF values can decline and are not government insured.

For a cost projection, the SEC points investors to FINRA’s Fund Analyzer, which compares how fund costs may accumulate over time. A projection depends on the tool’s inputs and assumptions; inspect those assumptions before relying on or quoting an estimate. A calculator can clarify arithmetic, but it cannot decide whether a fund’s exposure or risk belongs in a particular portfolio.

What the numbers can—and cannot—say about the future

A higher expense ratio is a recurring cost that leaves less return available, all else equal. But funds with different ratios may also differ in exposure, implementation, trading, taxes, and other sources of tracking difference. A low historical expense ratio does not establish that two ETFs are otherwise equivalent, and a low historical tracking error does not establish that an ETF will outperform or track more closely in the future.

SEC investor guidance warns that past performance does not predict future returns. The SEC’s August 6, 2018 Investor Bulletin on index funds says, “An index fund may underperform its index because of fees and expenses, trading costs, and tracking error.” Treat past tracking difference and tracking-error statistics as evidence about the specified historical period, interpreted using the fund’s definitions and disclosures—not as guarantees.

The most useful comparison therefore combines three distinct views: the disclosed operating-expense ratio, the ETF’s realized total-return gap against a comparable benchmark, and the variability of that gap under a clearly defined tracking-error calculation. It also accounts for relevant costs outside the ratio and checks that the funds being compared actually offer similar exposure.
