How Government Deficits Affect Interest Rates, Inflation, and Household Finances

Federal deficits can influence borrowing costs and inflation, but the effects depend on economic conditions. Here is how the channels work and what they mean for households.

Federal deficits can put upward pressure on interest rates and, in some conditions, inflation—but neither outcome is automatic. For households, any effect usually travels through broader financial markets and the economy, not through a direct surcharge on a mortgage, credit-card balance, or grocery bill.

What a deficit is—and how the government finances it

A federal budget deficit is the amount by which the government’s spending exceeds its receipts during a particular fiscal period. It is a flow measured over a period, such as a fiscal year. The national debt is the accumulated borrowing from current and past deficits, less any debt that has been repaid. A deficit adds to debt; the two terms are related, but they do not mean the same thing.

The Treasury finances federal borrowing by selling securities, including Treasury bills, notes, and bonds. These are sold at auction to investors. Their maturities and terms vary, so the government’s borrowing is not a single loan with one interest rate. The interest cost depends on the amount borrowed, the securities’ terms, and the rates at which they are issued or refinanced.

The Federal Reserve’s role is distinct. Its monetary-policy decisions are independent of federal borrowing decisions. The Fed says its purchases of Treasury securities in the secondary market—where investors trade securities already issued—are not a way to finance the deficit. Treasury borrowing and Fed monetary policy can influence the same financial conditions, but they are not the same operation.

For scale, the Congressional Budget Office’s February 2026 baseline projected a $1.9 trillion federal deficit in fiscal year 2026, equal to 5.8% of GDP. The same baseline projected debt held by the public at 120% of GDP in 2036. These are CBO projections under the laws and economic assumptions used for that baseline, not guaranteed outcomes or a statement of what the figures ultimately will be.

How borrowing can affect interest rates

The competition-for-funds channel

When the federal government borrows in financial markets, it is one borrower among many seeking funds from investors. CBO explains that this competition can push interest rates higher and crowd out some private investment. “Crowding out” means that higher borrowing costs or a tighter supply of available financing may cause businesses or households to postpone or reduce borrowing and investment they otherwise would have undertaken.

This is a pressure, not a mechanical rule that every dollar of deficit produces a fixed increase in rates. The effect depends on the economic setting and on how investors respond. If demand for safe assets is strong, for example, investors may be willing to buy Treasury securities at lower yields than they otherwise would. If private demand for credit is weak, government borrowing may face less competition from businesses and households.

Why the same deficit can meet different rate conditions

Interest rates reflect more than the amount the Treasury borrows. Market participants also react to expectations about inflation, future economic growth, Federal Reserve policy, and the supply and demand for safe investments. Short-term rates are particularly influenced by expectations for monetary policy, while longer-term yields also reflect expected future short-term rates and compensation investors require for holding longer-dated debt. These forces can move in different directions at the same time.

That is why a rising deficit does not establish why a particular market rate rose, or how much of its movement to attribute to borrowing. A rate can change because investors revise their inflation outlook or because the expected path of monetary policy changes, even while federal borrowing is also affecting the market. The CBO mechanism identifies a credible upward pressure; it does not provide an invariant rate increase that applies in every year or economy.

Interest costs create a budget feedback loop

Federal net interest costs depend largely on how much debt is held by the public and the average interest rate paid on that debt. When rates rise, the effect on the whole debt stock does not arrive at once: Treasury securities have different maturities, and the government generally pays the rate set when each security was issued until it matures. As maturing debt is refinanced and new borrowing is issued, higher rates can gradually raise federal interest expense.

If interest costs contribute to a larger deficit, the government may need to borrow more, which can add to future interest expense. The timing and size of this feedback depend on debt levels, maturity structure, future rates, and budget outcomes. CBO’s October 8, 2026 analysis of higher rates discusses this refinancing and debt-service channel as scenario analysis, not as a prediction that rates will follow a particular path.

A separate CBO sensitivity analysis published in April 2026 illustrates how conditional these estimates are: in a scenario where Treasury rates are 0.1 percentage point higher each year, deficits would reach $60 billion above baseline in 2036. That figure is the modeled difference from baseline under that specific scenario, not a forecast of what will happen and not a claim that a one-time rate change immediately adds $60 billion.

When deficits may add to inflation—and when they may not

Deficit-financed spending or tax reductions can add to overall demand. If households, businesses, or government agencies spend more while the economy has limited unused capacity, sellers may have less ability to meet demand by producing more. In that setting, some of the additional demand can contribute to higher prices. The size and timing of the effect depend on the policy, who receives or pays the money, how they respond, and how much spare capacity the economy has.

A deficit by itself does not determine the inflation rate. Prices can also be affected by supply disruptions, energy costs, expectations about future prices, and monetary policy. A supply shock can raise costs even when demand is not unusually strong. Conversely, a deficit change may have a more limited inflation effect if demand is weak or businesses can increase output to meet it. The Federal Reserve may respond to inflation conditions through monetary policy, which in turn affects borrowing conditions and demand.

Recent inflation figures illustrate why the cause matters. The Federal Reserve’s July 2026 Monetary Policy Report said 12-month personal consumption expenditures (PCE) inflation through May 2026 was 4.1%. The report described the recent increase as including supply shocks, including energy, and noted earlier price pressure from tariffs. That figure describes the inflation environment at that date; it is not an estimate of inflation caused by deficits.

Inflation can also affect the federal budget in more than one direction. CBO’s April 2026 sensitivity analysis found that, in its modeled case, higher inflation raised both federal revenues and outlays, with outlays rising more. This is a result of that budget model and scenario, not a universal rule that every inflation episode has the same effect on every part of the budget.

How the effects can reach household finances

Mortgage rates and other borrowing

The connection between deficits and a household mortgage rate is indirect. Federal borrowing and other economic conditions can influence Treasury yields. Mortgage-backed-security yields are also an important factor in mortgage pricing, alongside market conditions and lender-specific considerations. The path from government borrowing to a rate offered to one borrower therefore has several links; the size of the effect cannot be read off the deficit total alone.

The Federal Reserve’s July 2026 Monetary Policy Report described a prevailing 30-year fixed-rate mortgage rate of 6.4% through July 1, 2026, and also characterized consumer borrowing costs as elevated. Those observations provide context for the borrowing environment at that time; they do not show that federal deficits alone caused a particular mortgage offer, auto-loan rate, or credit-card APR. A borrower’s own rate can also depend on the product, lender, credit profile, down payment or collateral, and timing.

When market borrowing costs rise, new borrowers and people refinancing may face higher payments or a smaller affordable loan amount, all else equal. The practical effect differs by loan. A fixed-rate mortgage already in place generally does not reset simply because market rates move, while a variable-rate balance may change according to its contract and benchmark. Auto loans and credit-card borrowing have their own pricing and terms. The deficit is not a direct line item on any of these statements.

Savers, borrowers, taxpayers, and beneficiaries

Higher rates do not affect every household in the same way. A household taking out a new loan may pay more, while a saver may earn a higher yield on a deposit or other interest-bearing asset if the institution or investment passes through market-rate changes. The timing, account terms, and type of asset determine whether and how quickly that happens.

Federal interest expense is also a budget issue with potential consequences for taxpayers and people who rely on public programs. Higher debt-service costs can leave less room in future budgets for other priorities unless policymakers change revenues, spending, or borrowing. That is a trade-off in public finances, not a calculation that identifies a specific household’s share of the cost or predicts which program will change.

Inflation has a different household pathway: the purchasing power of income and savings can fall when prices rise faster than income or interest earned. But attributing a grocery bill or household budget change to the deficit alone would require evidence separating federal demand from supply costs, energy prices, business pricing, and other factors. The official figures cited here do not quantify what fraction of an individual family’s costs is caused by deficits.

How to assess claims that a deficit caused a rate or price change

When evaluating a claim—such as “the deficit raised mortgage rates” or “the deficit caused inflation”—look for the mechanism and the conditions, not just two numbers moving at the same time. A useful assessment asks:

  • What changed in the budget? Distinguish a temporary deficit increase from a sustained change, and identify whether it came from spending, revenue, or both.
  • What was happening in the economy? Consider whether demand was weak or the economy was near capacity, and whether supply disruptions or energy costs were affecting prices.
  • Which interest rate is being discussed? Treasury yields, mortgage rates, auto-loan rates, and credit-card APRs are related through markets but are not interchangeable.
  • What other forces were moving rates? Inflation expectations, monetary-policy expectations, economic outlook, and demand for safe assets can reinforce or offset borrowing pressure.
  • What is the time horizon? A change in current demand, a shift in market yields, and the gradual repricing of maturing federal debt operate on different schedules.
  • Who is affected, and how? Consider borrowers, savers, taxpayers, and recipients of public spending separately rather than treating households as one group.

A sound explanation should identify evidence for each link in the proposed chain and avoid claiming more precision than the evidence supports. The CBO and Federal Reserve materials describe mechanisms, budget projections, modeled sensitivities, and dated economic conditions; they do not establish that one deficit figure caused a particular person’s loan rate or monthly expenses.

What to take from the evidence

Deficits matter because they require borrowing, can add competition for funds, and can increase future debt-service costs. They can also add to demand and price pressure under some economic conditions. Those channels are real, but their strength varies with growth, inflation, capacity, monetary policy, and investor demand. For a household, the useful takeaway is not that a deficit dictates a specific rate or bill; it is that deficits are one part of the financial and economic conditions that shape rates, prices, and public-budget choices.
