Bond funds own bonds whose market values change, so a fund’s net asset value can decline even while the fund continues to receive and distribute income from its holdings. The size of the effect depends on the fund’s duration, the part of the yield curve that moved, and other exposures such as corporate credit. This is general financial education, not a personalized recommendation to sell, buy, or change an allocation.
Why bond prices usually fall when yields rise
A bond’s coupon is set by its terms. If new bonds become available at higher yields, the fixed coupon on an older bond is less attractive to buyers. Its market price generally has to fall to make its remaining payments competitive with those available in the market. The relationship is not an exact one-for-one change: the price response depends on the bond’s cash flows, remaining term, coupon and features, as well as the size and shape of the yield move.

The SEC’s Office of Investor Education and Advocacy summarizes the basic relationship: “A fundamental principle of bond investing is that market interest rates and bond prices generally move in opposite directions.” Its Investor Bulletin on fixed-income investments illustrates the point with a hypothetical Treasury: a 10-year bond with a 3% coupon, initially priced at par, would be worth about $925 after one year if market rates rose from 3% to 4%, leaving nine years to maturity. That is an illustration in the bulletin, not a current Treasury quote or a forecast.
When yields fall, the same price relationship generally works in reverse: older fixed-rate bonds can become more valuable because their coupons compare favorably with newly available yields. Actual market prices can also be affected by credit concerns, liquidity, and bond-specific terms, so rates are not the only influence.

What happens inside a bond fund
A bond fund owns a portfolio, not one bond with one maturity date for each shareholder. The market value of its holdings contributes to the fund’s net asset value (NAV), the per-share value used to price fund shares. If the bonds in the portfolio fall in market value, the NAV can fall too. Investor.gov explains that “when interest rates go up, the market value of bonds owned by a fund generally will go down” in its Bond Funds and Income Funds glossary entry.
A lower NAV does not mean coupon payments on every bond stop, or that the fund’s income stream automatically disappears. The fund continues to hold bonds and receive payments according to their terms, subject to the risk that an issuer fails to pay. The total return an investor experiences reflects both changes in share value and income, as well as expenses and other factors. A fund’s share price can therefore decline while it continues paying income.
Unlike a directly held Treasury that an investor keeps until its maturity date, a fund share generally has no single maturity date at which the investor is repaid a stated principal amount. A fund may continually hold, sell, and replace bonds as its portfolio changes. This distinction matters when deciding whether an interim price decline fits an investor’s needs and time horizon.

Duration: a practical way to compare rate sensitivity
Duration is a practical measure of how sensitive a bond or portfolio is to interest-rate changes. In general, a fund with greater duration is more exposed to a given parallel move in yields than a fund with shorter duration. For otherwise similar bonds, lower coupons and longer maturities generally increase interest-rate sensitivity.
Duration and maturity are related but not interchangeable. Maturity describes when principal is due; duration reflects the timing and amount of a bond’s cash flows and their sensitivity to changing yields. Coupon size, cash-flow timing, embedded options, and the particular holdings in a portfolio can all affect duration. A fund’s duration is therefore a more useful starting point than its name or its broad label alone, but it is not a guarantee of how much its NAV will change.
Duration estimates are especially limited when yields do not move together across maturities. A rise concentrated in short-term yields can affect a portfolio differently from an equal rise across the whole curve. Holdings also change, and corporate-bond prices may respond to shifts in credit spreads in addition to Treasury yields. Treat duration as a comparison tool, not a precise forecast for a fund’s next return.

Why two bond funds can react differently
Before attributing a fund’s performance to Treasury yields, look at what it owns and which market risks it takes. Several features can change the result:

Maturity distribution provides context about when principal is due, while duration incorporates cash-flow timing.
- Type of issuer: Treasury holdings have relatively low credit risk, but their prices still fluctuate with market yields. Corporate bonds also carry issuer and credit-spread risk. A corporate bond may lose value because Treasury yields rise, because investors demand more compensation for credit risk, or because both happen.
- Fixed versus floating coupons: Fixed-rate bonds keep their stated coupon, making their prices responsive to changes in market yields. Floating-rate bank loans reset coupons against a reference rate, so their interest payments behave differently from fixed coupons. That structure does not remove credit or liquidity risk.
- Yield-curve exposure: A portfolio concentrated in shorter or longer maturities may respond differently depending on which segment of the curve moves. A single headline about “rates rising” may hide meaningful differences between short- and long-term yields.
- Fees and fund design: Expenses reduce what investors keep, and a fund’s holdings, mandate, and portfolio turnover affect its results. Review the current prospectus and holdings rather than relying on an old description or a broad category label.
Federal Reserve staff research published in 2022 examined how expectations about interest rates related to flows into high-yield corporate debt mutual funds and bank-loan mutual funds. Such historical flow evidence describes investor behavior in the period studied; it does not establish how those funds will perform in the future. A bank-loan fund is not simply a lower-risk substitute for a fixed-rate bond fund: its loans still have credit and liquidity risks.
What rising yields can mean for returns over time
A rate increase can create a near-term market-value loss on existing holdings while improving the yields available on bonds bought later or on reinvested cash flows. That is why the effect on a fund is not captured by looking at its price change alone. Income from holdings and future purchases can contribute to returns, but there is no fixed schedule on which reinvested income will offset a particular loss.

The eventual experience depends on the fund’s duration, what happens to yields after the initial move, the income earned, fees, credit conditions, and how long the investor holds the shares. A fund with shorter duration may be less exposed to a comparable parallel rate move than a longer-duration peer, but its outcome still depends on its other holdings and risks. A higher yield available on new investments can be beneficial to future income without erasing an existing decline in market value.
It is also important to distinguish a bond’s contractual payments from its market value before maturity. The SEC notes that government backing addresses timely interest payments and repayment of principal at maturity; it does not keep a Treasury’s market price from falling beforehand. A Treasury held directly to maturity has different cash-flow considerations from shares in a Treasury fund, but neither fact means that a fund’s value cannot fluctuate.

Recent Treasury moves: a dated example, not a live quote
The Federal Reserve Board’s July 2026 Monetary Policy Report said nominal Treasury yields had risen on net since the beginning of 2026 through the report’s midyear observation. The 2-year yield rose about 60 basis points, while the 10-year yield rose around 35 basis points. These are report-period changes, not current market quotes or predictions.

The larger reported move at the 2-year maturity illustrates why “Treasury yields rose” does not necessarily mean every maturity rose by the same amount. A fund exposed mainly to shorter maturities may react differently from one concentrated further out on the curve, even when both are described as Treasury funds. The report-period figures also do not by themselves tell you how much any specific fund gained or lost; that requires its actual holdings and other return drivers.
Separately, the Federal Reserve Board’s May 2026 Financial Stability Report, “Funding Risks” section, estimated that mutual funds held about $1.6 trillion in U.S. corporate bonds in Q4 2025, around 14% of outstanding U.S. corporate bonds. This estimate concerns corporate bonds—not Treasury securities or all bond-fund assets. The same report described flows into high-yield and bank-loan mutual funds as roughly neutral in early 2026; that is a dated aggregate observation, not a forecast for an individual fund.
How to assess the effect on your own fund
When a fund’s NAV falls during a period of rising Treasury yields, use the decline as a reason to inspect its exposures rather than assuming that all bond funds should have moved alike. Check current fund documents because duration and holdings can change.
- Identify the fund’s role. Read its objective and mandate in the current prospectus. Determine whether you use it for Treasury exposure, corporate income, short-term liquidity, or another purpose. A fall in value has different implications depending on what you expected the fund to do.
- Check duration and maturity distribution. Find the reported duration and the portfolio’s maturity profile in the fund’s latest materials. Compare like with like: a fund’s sensitivity is easier to interpret against another fund with similar holdings and objectives than against a broad category label.
- Inspect credit exposure. Review credit quality and the mix of Treasuries, corporate debt, and other issuers. If a fund owns corporate bonds, consider that spread and issuer risk may contribute to returns alongside Treasury-rate changes.
- Look at coupon structure and curve exposure. Determine whether the holdings are fixed-rate or floating-rate and where they sit along the maturity spectrum. Ask whether the move you are assessing was concentrated at the short, intermediate, or long end of the curve.
- Account for costs and liquidity needs. Check the expense ratio and decide when you may need the invested money. A price fluctuation can be more consequential when funds must be withdrawn soon than when the investment has a longer planned horizon.
- Reassess the portfolio as a whole. Consider whether the fund still performs the role you intended and whether its risks fit your time horizon and need for access to cash. A rate move alone does not establish that selling, switching to cash, or choosing a longer- or shorter-duration fund is right for you.
Common misreadings to avoid
- “The fund is down, so it stopped earning income.” Market value and coupon income are related parts of an investment’s return, but they are not the same thing. A fund’s NAV can fall while it continues to receive payments from holdings.
- “Treasuries are guaranteed, so a Treasury fund cannot lose value.” Government backing relates to payments and principal repayment at maturity. It does not prevent market-value changes before maturity, and a fund share does not have one maturity date for its shareholder.
- “A higher yield means every bond fund will benefit right away.” New and reinvested money may earn higher yields, but the price decline on existing holdings can occur at the same time. The net result varies with duration, portfolio composition, later rate moves, fees, and credit conditions.
- “Floating-rate means risk-free when rates rise.” Resetting coupons make bank loans structurally different from fixed-coupon bonds; they do not eliminate the risks of borrower credit quality or limited liquidity.
- “One yield figure explains a fund’s return.” Treasury yields, credit spreads, holdings, and the maturity segment that moved can all matter. A dated report-period change is not enough to calculate the return of a particular fund.
The Federal Reserve staff’s discussion of interest-rate expectations and flows into high-yield and bank-loan mutual funds is available in its June 17, 2022 staff note. It is useful context for the difference between fund categories, not evidence that a particular category will outperform in the next rate cycle.
