How Bitcoin Is Used as Collateral in Decentralized Finance (DeFi)

Bitcoin can back a DeFi loan through tokenized BTC, Bitcoin-native contract designs or protocol vaults. Learn the mechanics, liquidation triggers and risks before borrowing.

Bitcoin can support a DeFi loan without being sold, but the process depends on how the bitcoin is represented. Most lending markets cannot accept native BTC directly. Instead, a holder uses a BTC-linked token such as WBTC or tBTC on a supported smart-contract network, deposits that token into a compatible lending market, and borrows another asset against it. Other designs lock BTC on the Bitcoin network under a cross-chain debt contract, while some protocols use BTC-backed vaults.

The collateral is not automatically safe because it is bitcoin. Borrowing limits, liquidation thresholds, token backing, redemption arrangements, bridges, oracles, liquidity and smart-contract code all matter. The exact market configuration must be checked immediately before depositing funds.

What it means to use Bitcoin as DeFi collateral

Collateral is an asset pledged to secure a loan. In a DeFi lending market, a smart contract holds or controls the pledged asset and allows the borrower to draw another asset, usually only up to a specified proportion of the collateral value. If the position becomes too risky, the protocol can sell some or all of the collateral to repay the debt.

Native bitcoin (BTC) runs on the Bitcoin blockchain. A lending application on an Ethereum-compatible or other smart-contract network generally cannot treat native BTC as if it were an ordinary token on that network. The common workaround is a representation of BTC issued on the target network. WBTC and tBTC are examples, but they are not interchangeable products: their custody, signing, minting, redemption, reserve and cross-chain designs can differ.

Bitkey Bitcoin Hardware Wallet, No Screen - Self-Custody, No Seed Phrase
  • BITCOIN EXCLUSIVE, PHONE VERIFICATION: Bitkey is designed from the ground up exclusively for bitcoin — a dedicated hardware wallet for secure bitcoin storage. Approve transactions with a tap using your phone and NFC. No device screen is required.
  • SELF-CUSTODY, NO EXCHANGE OR CUSTODIAN REQUIRED: You hold two of the three keys in the Bitkey system – one on your phone and one on your Bitkey device. The third is stored on Bitkey’s server and cannot move your bitcoin on its own.
  • NO SEED PHRASE: Set up and use Bitkey without creating or storing a seed phrase.
  • 2-of-3 MULTISIG: Three keys are stored separately across your phone, Bitkey device, and Bitkey’s server. Any two keys are required to move your bitcoin.
  • BUILT-IN RECOVERY: Encrypted backup and recovery tools can help you regain access if you lose your phone or Bitkey device. You can also designate a Recovery Contact.

That distinction creates two separate exposures. The borrower is exposed to the price of bitcoin, and also to the mechanism that claims to represent bitcoin on the lending network. A token can trade away from the value of BTC, become difficult to redeem, or be affected by a custodian, signer, bridge or smart-contract failure even when the bitcoin market itself is functioning.

The main ways Bitcoin enters a DeFi loan

Tokenized BTC on a smart-contract network

WBTC documentation describes a 1:1 BTC-backed token model. Its published mint-and-burn process involves authorized merchants and custodians, with BTC held in custody while WBTC circulates on supported networks. The project presents WBTC as usable for DeFi collateral. tBTC materials describe a different BTC-linked approach. Neither description means that every lending market accepts either token today.

The practical path is to obtain the exact BTC-linked token, on the exact chain, then supply it to a market whose current configuration lists that token as collateral. The token contract address, network, reserve or backing information, redemption eligibility, fees and processing requirements should be confirmed from current official documentation. A wallet balance labelled “BTC” is not enough evidence that a market will accept the asset.

Bitcoin locked under a cross-chain debt contract

A second design keeps collateral on the Bitcoin blockchain rather than wrapping it as a conventional token. BIP 197 proposes a Hashed Time-Locked Collateral Contract (HTLCC), in which BTC is locked for a debt agreement while the loan principal is denominated in a currency on another blockchain. The proposal says:

“A Hashed Time-Locked Collateral Contract (HTLCC) consists of two scripts that permit a designated party (the ‘borrower’) to lock funds on the Bitcoin chain for a specified amount of time as collateral in a debt agreement where the loan principal is denominated in a currency on another blockchain.”

The proposal describes repayment and, after default, a bidding or liquidation path. It is a mechanism design, not proof that a widely used consumer lending product is operating under those terms. Readers should distinguish a published protocol proposal from a deployed application with verifiable liquidity, audits and user instructions.

BTC-collateralized vaults

Some systems describe vaults in which a user locks BTC collateral and issues a protocol stablecoin. Money Protocol’s liquidation documentation states that a vault with a collateral ratio below 110% is undercollateralized and can be liquidated, with a public liquidation process and an incentive in that system. The 110% figure belongs to Money Protocol; it is not a universal DeFi requirement or a safe minimum for all BTC-backed borrowing.

Step-by-step: borrowing against a BTC-linked token

The following sequence applies to a market that explicitly supports a BTC-linked token. Interface labels and parameters vary, so the live market’s documentation takes precedence.

  1. Choose the representation and chain. Decide whether the route uses WBTC, tBTC or another supported representation. Record the network and verify the official token contract address. Do not rely on a similarly named token or a search result.
  2. Confirm the lending market’s listing. Open the market’s collateral or risk-parameter page and check that the exact token contract is enabled on that chain. Check its collateral factor or loan-to-value limit, liquidation threshold, liquidation penalty, borrowing cap, oracle source and available liquidity.
  3. Understand how the token is obtained and redeemed. A wrapped asset may require an exchange, an authorized merchant, a minting route or a bridge. Read who can redeem, what proof or verification is required, expected timing and applicable fees. A secondary-market purchase is not the same as a guaranteed redemption right.
  4. Move funds to the correct network. Keep enough of the network’s native transaction asset for approvals, deposits, borrowing and later withdrawals. Sending a token to an incompatible chain or contract can make recovery difficult or impossible.
  5. Approve and supply collateral. In the lending interface, approve the token spend and deposit the amount. Confirm the transaction details in the wallet, then verify that the collateral balance appears in the market’s position screen rather than only in the wallet.
  6. Set a conservative borrowing amount. Enter the asset to borrow and review the resulting health factor, collateral ratio or equivalent risk indicator. The maximum displayed amount is a liquidation boundary, not a recommended borrowing level. Leave room for a sharp BTC move, token-price deviation, interest accrual and temporary market illiquidity.
  7. Review the oracle and liquidation terms. Confirm which price feed values the collateral, how often it updates, what happens during a stale or disrupted feed and whether anyone can trigger liquidation. Record the liquidation threshold and penalty before submitting the borrow transaction.
  8. Borrow and monitor. After confirmation, check that the borrowed asset arrived and save the transaction identifiers. Monitor BTC, the BTC-linked token’s market price, the position ratio, accrued debt, protocol announcements and available liquidity. A position can deteriorate even when BTC changes only modestly if the representation loses its peg.
  9. Repay before withdrawing. Repay the principal plus any accrued amount shown by the market. Once the debt is cleared, withdraw the collateral and, if desired, redeem or exchange the BTC-linked token through its supported route. Check that the withdrawal completed before closing the wallet or account.

How borrowing limits and liquidation work

Markets use asset-specific risk parameters rather than one universal Bitcoin rule. Common labels include loan-to-value (LTV), collateral factor, liquidation threshold, collateral ratio and borrowing cap. A market might allow a borrower to draw only part of the collateral’s marked value, then liquidate when the position crosses a separate threshold. The exact numbers, formulas and penalties are protocol-specific.

A simple way to reason about a position is:

  • Collateral value: the market’s oracle price multiplied by the accepted collateral amount.
  • Debt value: the oracle value of the borrowed asset, plus any accrued debt recognized by the protocol.
  • Collateral ratio: collateral value divided by debt value, expressed as a percentage where the protocol uses that convention.
  • Liquidation condition: the position crosses the market’s specified threshold, which may happen because BTC falls, the borrowed asset rises, interest accrues, the token representation trades below BTC, or an oracle value changes.

For example, if a market permits borrowing only up to a stated fraction of collateral value, borrowing less than that maximum gives the position a larger price buffer. This is an explanatory framework, not a recommended ratio; the market’s current risk page determines the actual boundary.

When liquidation begins, a liquidator or an automated auction mechanism acquires enough collateral to cover some or all of the debt, usually with a protocol-defined penalty or discount. The borrower may lose more value than the amount needed to restore the position. Public liquidation procedures, auction timing and partial-liquidation rules differ, so read them before borrowing.

What happens if Bitcoin’s price falls?

A falling BTC price reduces the collateral value recorded by the lending market. If the position approaches its liquidation threshold, the borrower can usually add collateral, repay debt or both, provided the network and market remain usable. If no action is taken and the threshold is crossed, liquidation can sell the collateral.

The price of native BTC is not the only variable. A BTC-linked token can trade below its intended BTC value, making the protocol’s collateral value fall faster than the spot BTC price. A shortage of buyers can make it difficult to repay or exit at the displayed price. An oracle outage, delayed update or abnormal market can also affect the value used for liquidation.

During a fast market move, transaction fees may rise, blocks may be delayed and lending pools may lack the asset needed for repayment. A borrower who waits until the interface shows an imminent liquidation may not have enough execution time. Monitoring and a preplanned repayment or collateral-addition route are part of managing the position.

Risks beyond Bitcoin volatility

Representation, custody and redemption risk

Tokenized BTC introduces a backing and control layer. Ask who holds the underlying BTC, who can authorize minting and burning, how keys are secured, whether reserves are independently evidenced, who is eligible to redeem and what happens if a custodian, signer or operating entity fails. WBTC’s merchant-and-custodian process and tBTC’s design should not be treated as the same risk profile.

Bridge and network risk

Moving a BTC-linked asset between networks can add bridge contracts, relayers, multisignature controls or other assumptions. A bridge halt or exploit can isolate collateral from the market, prevent redemption or create competing representations. Confirm that the token is native to the network used by the lending market, rather than relying on an unrecognized bridged copy.

Smart-contract and governance risk

The lending code may contain defects, depend on upgrade keys or be changed by governance. An accepted collateral asset can be paused, delisted or assigned new risk parameters. Read audit and incident information where available, but treat an audit as risk reduction rather than a guarantee.

Oracle and liquidity risk

Circle’s 2026 discussion of on-chain lending identifies market-liquidity risk and explains that protocols generally use asset-specific LTV ratios, liquidation thresholds and caps. A market can therefore be technically operational while still offering poor execution during stress.

Requirements, costs and operational checks

You need a compatible wallet, the correct network connection, the exact accepted collateral token, enough funds for network transactions and an account or route that can obtain and later dispose of the borrowed asset. Depending on the representation, identity checks, merchant eligibility or redemption conditions may apply.

Costs can arise at several points: acquiring or exchanging the BTC-linked token, minting or redeeming it, bridging, network transactions, borrowing interest or other market charges, and liquidation penalties if the position crosses its threshold. The article does not establish universal amounts, and fees change by chain, route and market. Read the transaction preview and the protocol’s current fee schedule rather than estimating from a generic DeFi guide.

Before supplying collateral, save the official documentation, token contract, risk parameters, oracle description, emergency procedures and support channel. Verify that the market has enough liquidity for both the intended loan and a plausible repayment. Recheck these details immediately before each new position because accepted assets, caps, rates and chain support are volatile.

Common failure scenarios and responses

The market does not show a deposit option

The token may not be listed, may be on the wrong network or may be a different contract from the one the market supports. Stop rather than approving a substitute token. Compare the contract address and chain with the market’s official listing.

The token balance is present but collateral value is zero

This can indicate an unsupported asset, a stale or unavailable oracle, or a wallet connected to a different network. Do not borrow against a zero or obviously incorrect valuation. Confirm the network, token contract and oracle status through official channels.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Repayment is possible, but withdrawal fails

Check whether the protocol has withdrawal restrictions, a paused market, insufficient available liquidity or a pending transaction. Keep the debt position within a safe margin while investigating; a collateral withdrawal attempt does not cancel liquidation risk.

The BTC-linked token trades below BTC

Measure the discount and investigate its cause before adding more debt. Review redemption eligibility, reserve information, market depth and any current incident or pause notice. A token-price discount can reduce collateral value independently of a BTC price move.

How to evaluate a position before committing funds

  • Is the asset native BTC, a recognized BTC-linked token or an unverified copy?
  • Does the exact contract appear in the live lending market’s collateral list?
  • Who controls the underlying BTC and the minting, burning or redemption process?
  • What are the current LTV, liquidation threshold, penalty, cap and oracle rules?
  • How will you add collateral or repay if BTC falls sharply or the token loses its intended value?
  • Can you exit through sufficient on-chain liquidity, and what happens if the bridge, custodian or market is paused?
  • Are you relying on a proposal, announcement or integration statement rather than a currently deployed and liquid product?

Protocol documentation on these mechanisms was reviewed on October 9, 2026 UTC. Because protocol parameters, contract addresses, supported chains, redemption routes and liquidity can change, verify the target protocol’s current official documentation immediately before acting.
