How Biotech Licensing Deals Work: Upfront Payments, Milestones, Royalties, and Risks

Biotech licensing deals combine initial payments with conditional milestones, royalties, and obligations. Understand what triggers payments, how sales-based royalties work, and why headline totals can mislead.

A biotech licensing deal rarely means one company pays a single price and takes a drug candidate off the other company’s hands. The agreement can combine an initial payment with conditional development and sales milestones, royalties, research or supply payments, and detailed rules about who controls the work. The headline “up to” value is therefore not the same as cash received—or cash the licensor can count on receiving.

What a biotech license covers

In a licensing deal, a rights holder (the licensor) gives another party (the licensee) permission to use specified intellectual property or technology for agreed purposes. In drug development, those rights might cover a candidate, platform, or defined field of use. The contract sets the scope: which products and indications are included, where the license applies, whether it is exclusive, and whether the licensee can sublicense rights to another company.

The license is only one part of the bargain. The parties also allocate responsibilities for research, clinical development, regulatory strategy, manufacturing, and commercialization. Those obligations affect the deal’s economics: a licensee that funds and manages expensive development work takes on different costs and risks from one that receives rights while the licensor continues providing research services or supplies.

It helps to separate three questions when reading a deal announcement: what money is due now, what money is payable only if a future event occurs, and what rights or work the parties exchange for those payments. A large potential total may combine all three without describing what the licensor has actually received.

How the payment components fit together

Payment type What triggers or determines it What to check
Upfront or access payment A contract-defined initial event, such as signing, effectiveness, or transfer of the license Due date, refundability, conditions, and whether other continuing obligations are included
Research or service fees Work performed under the agreement, which may have its own payment schedule What work is covered, who pays its costs, and whether the fee is part of a broader performance obligation
Development and regulatory milestones Specified events such as trial initiation, regulatory filing, or approval Exact trigger, product or indication scope, caps, duplicate-payment rules, and notice and payment deadlines
Commercial or sales milestones Contract-defined commercial events or sales thresholds Whether the threshold applies per product, territory, or program and how net sales are calculated
Royalties A stated percentage or tier applied to contract-defined sales Sales base, deductions, reductions, reporting, audit rights, and duration
Supply payments, option fees, or other consideration Supply orders, exercise of an option, or another specifically defined transaction Whether the payment is separate from license consideration and what additional rights or costs it brings

A deal may use only some of these categories. Company disclosures describe agreements that include research-service fees, clinical or commercial supply payments, license-option or exercise fees, equity investments, co-promotion rights, or revenue sharing. These are possible structures, not a standard checklist every agreement must contain.

What the upfront payment does—and does not—tell you

An upfront payment is the initial amount the contract requires once its stated trigger occurs. That might be signing, the agreement’s effective date, or a transfer of rights. The trigger and due date matter: “at signing” and “within ten days after the effective date” are not interchangeable terms. A payment may also be non-refundable, but refundability should be checked in the actual agreement rather than assumed from the word “upfront.”

A historical SEC-filed Pfizer–Renovis agreement provides a concrete example: it called for a non-refundable $10 million upfront payment due within ten days after the agreement’s effective date. The agreement separately provided for development milestones and royalties, with some terms redacted. This is one contract filed in 2005, not a market rate or evidence of what a current deal should pay.

Cash payment and accounting recognition are related but not identical questions. In a 2026 SEC filing, a company explained that an upfront amount for a distinct license is recognized when the license transfers and the customer can use and benefit from it. If the license is not distinct from other promised goods or services, recognition may instead follow the combined performance obligation. Thus, a reported revenue figure may depend on the accounting treatment of the promised package, not only on when cash is due.

How milestones work

A milestone is a contingent payment tied to an event written into the contract. Common categories include preclinical, intellectual-property, clinical-development, regulatory, and commercial achievements. A development milestone might be triggered by starting a specified trial; a regulatory milestone might depend on filing an application or receiving approval in a named jurisdiction. A commercial milestone may be earned when sales reach a defined threshold.

The Pfizer–Renovis agreement illustrates how specific triggers can be: its examples included starting Phase I, Phase IIa, and Phase III trials; filing a new drug application (NDA); and receiving regulatory approvals in the United States, the European Union, and Japan. The contract also limited duplicate payments in some circumstances, including where milestones related to multiple indications. Those details show why a milestone list cannot be interpreted simply by adding up every event mentioned in a release.

Questions to ask about each milestone

  • Is the trigger objective? Identify the event that makes payment due and whether the contract defines how it is verified.
  • What is the unit of payment? Find out whether it is owed once per program, product, indication, territory, or some combination.
  • Can similar events produce more than one payment? Look for caps, offsets, and provisions that prevent duplicate payments.
  • Does timing matter? Trial starts and other operational events may trigger payments before approval or sales, while later milestones depend on a longer chain of development decisions.
  • What happens if development changes? Check the treatment of a paused or discontinued program, a sublicensing arrangement, or termination of the agreement.
  • How is achievement reported? The contract may set notice and payment deadlines, but a licensor’s ability to confirm the event can also depend on partner reporting.

“Up to” describes a ceiling under stated conditions, not a promise that the total will be paid. A 2026 SEC filing says that milestones outside a company’s control—such as regulatory approvals or events dependent on a third party’s development—are not considered probable until the event occurs. Another company filing describes both development uncertainty and reliance on partners to disclose some milestone achievements. A candidate that does not reach the trigger produces no payment for that milestone.

How royalties are calculated

A royalty is generally calculated as a percentage of a defined sales base, but the phrase “royalty on net sales” is not enough to know how much money will flow. The agreement defines net sales and may specify which deductions are allowed, how currency conversion works, how withholding taxes are handled, and what happens when third-party license costs apply. A royalty can also vary by sales tier, product, or territory.

One SEC-filed agreement illustrates tiered royalty language based on worldwide net sales and quarterly reporting. That is an example of contract mechanics, not proof that all biotech licenses use worldwide tiers or quarterly statements. An annual report from another company describes royalty reductions associated with biosimilar competition, compulsory licensing, and certain third-party license costs. Such reductions can change the effective rate or base under the conditions the contract specifies.

Combination products and competing products can add further detail. The contract may need a method to allocate sales between a licensed component and other components, and it may state whether generic or biosimilar competition changes the royalty. The exact formula, definitions, and conditions govern; a headline percentage on its own cannot answer those questions.

Reporting, verification, and duration

Royalty provisions should be read together with the reporting and audit clauses. Check the reporting period, the deadline for statements and payment, whether statements break out sales by product and country, how records must be kept, and what audit rights the licensor has if it disputes a report. A stated royalty rate has limited practical value if the licensor cannot verify the sales calculation or the contract does not clearly define what must be reported.

Duration can differ by product and country. One disclosed agreement ended royalties in a country on the latest of a specified number of years after first commercial sale, expiration of regulatory exclusivity, or expiration of the last relevant licensed patent there. Other contracts may use different endpoints. The meaningful question is not whether royalties last for a supposedly standard period, but what the particular agreement says for each product and territory.

How to interpret headline deal values

Company announcements often combine an upfront payment with the maximum possible milestones. Those figures answer different questions: the upfront is tied to an initial contractual trigger, while the milestone total depends on future achievements. A maximum may also aggregate several programs or products, so it may not be payable from the success of a single candidate.

A Century Therapeutics disclosure about its Bristol Myers Squibb collaboration, described in a 2023 filing, listed a $100 million upfront payment, up to $235 million in development and regulatory milestones per licensed program, and up to $500 million in net-sales milestones per licensed product. The two “up to” amounts are conditional; the per-program and per-product units also mean they should not be collapsed into a guaranteed single-candidate payout. These figures describe that company-specific transaction, not an industry benchmark.

No representative market-wide average for biotech upfront payments, milestone values, or royalty rates is established by these company-specific disclosures and contract examples. Public filings may omit or redact terms, and the visible structure of one deal cannot establish what private agreements typically pay. Treat a deal’s announced maximum as a scenario ceiling whose triggers, scope, and payment conditions must be understood before comparing it with another transaction.

Where the risks sit

The central financial risk for a licensor is that contingent value may never materialize. A candidate can fail in development, a trial may not lead to the next milestone, a filing may not receive approval, or an approved product may not generate sales sufficient to trigger commercial payments. The farther a payment sits from the initial agreement, the more intervening events can affect whether it is earned.

Control is part of that risk. A licensee may choose the development path, make regulatory decisions, and lead commercialization. The licensor may therefore depend on the partner’s investment, priorities, and performance, as well as on timely reports about events that trigger payments. For a licensee, the corresponding trade-off is gaining defined rights while assuming agreed development, regulatory, manufacturing, or commercial responsibilities and their costs.

Contracts address these issues through diligence obligations, status reporting, audit rights, remedies, and termination provisions. Read what the licensee must do and by when; what information it must provide; what happens if it misses an obligation; who can terminate and on what grounds; and which payments or licensed rights survive termination. These provisions can determine the practical value of an agreement when a program slows, changes direction, or ends.

A practical framework for comparing two deals

Do not rank deals by maximum headline value alone. Compare the same contractual dimensions in each agreement, and keep guaranteed cash separate from contingent amounts.

Comparison area What to line up Why it affects the economics
Initial consideration Cash due, trigger, due date, refundability, and any additional initial obligations Separates the amount tied to the initial transaction from future possibilities
Milestones Definitions, timing, caps, duplicate triggers, offsets, and scope per program, product, indication, or territory Shows which events can actually produce a payment and how many times it can be earned
Royalties Rate or tiers, sales thresholds, net-sales definition, deductions, reductions, reporting, audit rights, and duration Reveals the effective payment base and the conditions that can reduce or end payments
Rights granted Field, territory, exclusivity, sublicensing rights, and rights retained by the licensor Determines what the licensee can do and what opportunities remain with the rights holder
Work and control Who funds and directs research, clinical development, manufacturing, regulatory work, and commercialization Connects the payment package to each party’s costs, responsibilities, and decision-making power
Protection and exit Diligence commitments, reports, remedies, termination rights, and terms surviving termination Shows what recourse exists if progress or performance diverges from the plan

There is no universal formula for deciding which deal is best. Strategic fit, the scientific opportunity, each party’s capabilities, financing needs, and the work and rights exchanged all matter. A deal with a lower conditional maximum may still have a different risk profile from one with more potential milestones; the contract details, not the largest number in a press release, are what make that comparison meaningful.
