For U.S. federal tax purposes, unused passive-activity losses from a rental are generally deductible in the year you sell if you dispose of your entire interest in the activity, recognize all the gain or loss realized in the transaction, and sell to an unrelated buyer. Those conditions matter: a partial sale, a related-party transfer, or some installment-sale arrangements may not release every suspended loss at once.
When a sale generally releases suspended rental losses
Rental losses disallowed under the passive-activity rules are generally carried forward. The IRS’s general rule allows previously disallowed passive losses when you dispose of your entire interest in the activity. For the full release rule to apply, Publication 925 specifies that the disposition must be of the entire interest, all realized gain or loss must be recognized, and the buyer must not be related to you.

If those requirements are met, unused passive losses—including eligible losses from the year of sale—are generally allowed for that tax year. This is a rule about passive-activity losses; it is not a guarantee that every amount described informally as a “rental loss” will be deductible on the sale.

Check the transaction against the three conditions
You dispose of your entire interest
Selling only part of your interest generally does not meet the entire-interest condition. A sale of the whole rental property may still require care if you own it through an entity or hold interests in multiple activities: the relevant interest and activity must be identified, and disposition gain or loss may need to be allocated among activities.
#1 Best Overall
The transaction recognizes all realized gain or loss
A fully taxable sale that recognizes the entire realized gain or loss can meet this condition. An installment sale can change the timing: Publication 925 provides a calculation under which the allowed passive loss may be spread rather than deducted all at once. A transaction in which some gain or loss is not currently recognized also needs separate analysis.
The buyer is unrelated to you
The general release rule requires an unrelated buyer. A transfer to a related person does not satisfy that condition, so do not assume it releases the suspended losses under the same rule as an ordinary sale to an unrelated purchaser.
Rank #2
First confirm what kind of loss is being carried forward
“Suspended rental losses” can refer to amounts disallowed under different tax rules. The sale rule above concerns passive-activity losses. Losses may also be limited under the at-risk rules, which generally apply before passive-activity limits. Review the records and prior returns to identify which limitation suspended each amount; a balance suspended under one rule should not automatically be treated as a passive-loss carryforward released by a sale.

Form 8582 is used by noncorporate taxpayers to calculate passive-activity loss for the current year and account for prior-year unallowed losses. Schedule E is a central schedule for reporting rental real estate income and loss. The applicable reporting depends on the ownership structure and sale facts; there is no single set of sale forms or universal line number for every landlord.
Do not confuse the sale rule with the rental-real-estate special allowance
Some qualifying owners who actively participate in rental real estate may be able to deduct a limited amount of rental losses before selling, subject to eligibility and other restrictions. The IRS’s 2025 Form 8582 instructions identify a special-allowance ceiling of $25,000, or $12,500 for married taxpayers filing separately, subject to the rule’s other conditions. These figures describe that separate allowance—not the amount automatically released on a sale. The Form 8582 filing exception also depends on conditions that include having no prior-year unallowed passive losses.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. What to gather before filing for the sale year
- Prior-year returns and records showing the amount carried forward and the limitation that suspended it.
- Ownership documents that establish whether you sold your entire interest and whether the property was held directly or through an entity.
- The sale agreement and related records, including payment terms, to determine when gain or loss is recognized.
- Information needed to determine whether the buyer is related to you under the applicable tax rules.
Use IRS Publication 925 for the passive-activity and at-risk rules, including the disposition and installment-sale provisions. Publication 527 covers residential rental property and directs readers to the passive-loss guidance where relevant. Tax-year instructions can change, and state tax treatment may differ from federal treatment. A tax professional can help where the sale is on installment terms, involves a related buyer or entity ownership, or the carryforward records do not clearly identify which limitation applies.
