Re:

When Home Values Fall: Your House as Home and Mortgage Collateral

A falling local market can shrink home equity and lender collateral, but effects vary by location, loan balance, credit position, and property condition.

Your home is both where you live and the asset securing your mortgage. If prices fall in your area, the home may lose value faster than you pay down the loan, shrinking your equity and potentially making refinancing, borrowing against the home, or moving harder. The lender’s collateral cushion also narrows. A price decline does not automatically mean you will default, and national or state trends cannot tell you exactly what is happening on your block.

How a falling local market affects both sides of a mortgage

Home equity is the home’s current market value minus the mortgage balance and any other liens. If a home worth $400,000 has $300,000 in mortgage debt, the owner has about $100,000 in gross equity before selling costs. If its value falls to $280,000 while the debt remains $300,000, the owner is underwater: the debt exceeds the estimated value.

For the homeowner, less equity can mean fewer refinancing options, less capacity to borrow against the home, and less money available after a sale. For the lender, the property is less of a cushion against losses if the borrower stops paying and the loan goes into foreclosure. These are related effects, but they are not the same: an underwater borrower can keep making payments, and a lender’s loss depends on the loan, the property, and the eventual recovery.

Prices do not fall uniformly across a state or even a city. In a historical U.S. study of local indices from 1975 through 2016, Alexander N. Bogin, William M. Doerner, and William D. Larson found that correction patterns differed by city size and by location within large cities. They wrote that “collateral risk often varies within cities,” referring to mortgage credit-risk measurement. Their results describe historical patterns, not a forecast for a particular neighborhood today. Read the study.

Why location and the measure of home prices matter

A national average can conceal local declines, while a broad local measure can conceal differences between neighborhoods. The Bogin, Doerner, and Larson study found that small cities and suburbs of large cities in its historical sample were more vulnerable to corrections after sustained price acceleration than large-city centers. The authors defined an acceleration for their analysis as a cumulative real price gain above 50% over four years; that is a study threshold, not a general definition of a housing bubble. In the sample, a typical price trough arrived four or five years after an acceleration episode. Neither finding establishes what a given place will do next.

How prices are measured matters, too. Repeat-sales indices track price changes for the same properties over time, helping control for differences in the mix of homes sold. Other broad measures may mix price changes with changes in which homes are being sold or changes in the housing stock. A separate paper by Bogin describes annual constant-quality, repeat-sales indices across multiple U.S. geographies. Its historical database included 914 Core-Based Statistical Areas, 2,716 counties, 879 three-digit ZIP codes, 18,053 five-digit ZIP codes, and 54,901 census tracts. Those counts describe geographic series in that database, not current market coverage; the finer geographic detail came with annual rather than more frequent observations. See the index-methods paper.

To assess a particular home, distinguish among national and state trends, city or county data, and neighborhood-level indicators. Check the geography, date, and method behind any index. Even a well-constructed local index is an estimate for an area, not a guaranteed valuation of one property.

Is your home underwater, and what does that change?

Compare a current estimate of the home’s market value with the total debt secured by it. A value estimate is not the same as a sale price, and the amount available from a sale would also be reduced by transaction costs. If the mortgage balance is higher than the estimated value, the home is underwater on that estimate.

Less equity can make a refinance difficult because a new lender assesses the loan against the property’s value and applies its own eligibility rules. It can also reduce the amount available through a home-equity loan or line of credit. If you need to move, a sale may not generate enough proceeds to pay off the mortgage and selling costs, so the gap may need to be addressed before the transaction can close. The exact options depend on the loan, lender, borrower, and applicable program rules; falling prices alone do not determine eligibility.

Historical research helps illustrate how collateral can affect other household choices, but it should not be mistaken for a current forecast. A 2019 Federal Reserve Bank of Philadelphia article reported that, in its Great Recession analysis, a homeowner experiencing the average housing-bust decline—roughly 20%—had a roughly 10% lower likelihood of taking an auto loan. The authors also found that local unemployment and banking conditions explained part of the relationship, and that price declines could impair refinancing, particularly for borrowers with high loan-to-value ratios. These are study-specific estimates from that period, not expected effects for an individual homeowner today. Read the Philadelphia Fed’s explanation.

Why the same price decline affects households differently

A borrower with a small down payment or a high remaining loan balance has less room for prices to fall before equity disappears. A borrower with substantial equity may remain well above water after the same percentage decline. Payment burden, creditworthiness, access to refinancing, local employment, and bank lending conditions also influence whether a loss of housing wealth becomes a constraint.

These differences matter because housing wealth is not equally available to every household. The Philadelphia Fed’s analysis describes greater exposure among highly leveraged and less creditworthy households. It also connects the effects to credit constraints and local economic and banking conditions. A declining estimate of home value is therefore a warning about reduced flexibility, not proof that a household will miss payments or lose its home.

Do nearby foreclosures lower neighboring home values?

A distressed property can affect nearby values through its condition and the effects of prolonged distress on the surrounding area. But the estimated effect is not uniform or necessarily large. A 2012 Federal Reserve Bank of Boston summary of foreclosure-externality research reported statistically significant but economically small nearby-value effects. It noted that “the estimates are very sensitive to the condition of the distressed property” and that effects fade after a foreclosed property is bought by a new owner. Read the Boston Fed summary.

Older, larger figures about foreclosure spillovers need especially careful labels. A 2007 report by The Pew Charitable Trusts modeled possible effects from subprime loans originated in 2005 and 2006. Under its assumptions, the report projected effects on 44.5 million neighboring homes, $223 billion in lost home values and tax base, and an average projected property-value loss of $5,000 per nearby homeowner. These were dated model projections based on assumed spillover rates and tract-level aggregation—not measurements of today’s foreclosure losses or a prediction for a current neighborhood. They should not be combined with the Boston Fed estimates as if both measured the same event or period. Read Pew’s report.

How to judge the risk for a specific place

  • Match the geography to the question. A national or state trend is useful context, but it cannot diagnose a neighborhood or individual property.
  • Check the measure. Find out whether the figure comes from a constant-quality repeat-sales index or a broader measure affected by the mix of homes sold.
  • Check the time period. Historical housing-bust and foreclosure studies explain mechanisms; they do not establish a current price path for an unspecified locality.
  • Consider the borrower’s position. Loan-to-value, equity, creditworthiness, and payment burden help determine whether the same local decline creates a serious constraint.
  • Separate market risk from distress effects. A neighborhood price trend and the effect of one distressed property are different questions; foreclosure estimates vary with the property’s condition and stage of distress.

Lower collateral values can also make it harder for mortgage-dependent households to move, a mechanism discussed in research on credit constraints and household mobility. That work provides context for possible lock-in; it is not a direct estimate of how much a generic local price decline reduces mobility. Read the mobility study.
