What Yield Curve Steepening and Flattening Mean

A yield curve steepens when a selected long-minus-short yield spread widens and flattens when it narrows. The move alone does not explain its cause or guarantee an economic outcome.

A yield curve steepens when the gap between a selected longer-term and shorter-term yield widens; it flattens when that gap narrows. Neither move, by itself, tells you why rates changed or guarantees what the economy will do. For the examples below, the market is U.S. Treasury securities, and the spread must be identified by its maturities.

What does it mean for a yield curve to steepen or flatten?

A yield curve plots yields for debt with different maturities. Its slope is the difference between two points on that curve, not a single universal number. For example, the 10-year minus 2-year Treasury spread is the 10-year yield minus the 2-year yield; the 10-year minus 3-month spread uses a different pair and can behave differently.

For a stated long-minus-short spread:

  • Steepening: the spread widens. The longer yield may rise more than the shorter yield, the shorter yield may fall more than the longer yield, or both may move.
  • Flattening: the spread narrows. The shorter yield may rise relative to the longer yield, the longer yield may fall, or both may move.
  • Inversion: the selected shorter-maturity yield is higher than the selected longer-maturity yield, so the long-minus-short spread is negative.

Always name the maturities and instrument when describing a curve signal. “The Treasury curve flattened” is incomplete unless the relevant spread or section of the curve is clear.

Why can the curve move?

Longer-term yields reflect expectations about future short-term interest rates and compensation investors require for holding longer-term securities. In a 2006 speech, Ben S. Bernanke, then a Federal Reserve Board Governor, described each forward rate as comprising the expected future spot rate and “the additional compensation that investors require for the risk of holding longer-term instruments, known as the term premium.” Bernanke, “Reflections on the Yield Curve and Monetary Policy”.

That distinction matters because a change in a long-term yield does not reveal its cause on its own. A rise in the 10-year yield relative to the 2-year yield could reflect higher expected future short rates, a higher term premium, or both. A drop in the 2-year yield relative to the 10-year yield can also steepen the spread. Flattening likewise may arise from rising near-term rates, falling longer-term rates, or a combination.

Expectations and policy rates

Investors’ views about future monetary policy and economic conditions affect yields across maturities. If short-term rates are expected to remain higher than previously anticipated, shorter maturities may rise relative to longer ones, flattening the curve. If expected future short rates decline relative to longer-term yields, the curve may steepen. These are possible channels, not a one-way forecast from slope to policy action.

The term premium

The term premium is not directly observable in the market. It is estimated using models and financial and macroeconomic data, so a model output is not the same thing as a quoted Treasury yield. The New York Fed’s Treasury Term Premia page describes the Adrian, Crump, and Moench (ACM) model and states that its estimates are not official estimates of the New York Fed, its President, the Federal Reserve System, or the FOMC. A New York Fed staff paper by Crump, Eusepi, and Moench reported that term premiums accounted for “the bulk of the cross-sectional and time series variation in yields” in that paper’s analysis; this is a result of its methods, not a universal measured rule. “The Term Structure of Expectations and Bond Yields”.

Supply, demand, and uncertainty

Bond supply and demand, investor risk appetite, and uncertainty can influence longer-term yields and term premiums. A Federal Reserve analysis of the second half of 2023 discussed expectations, term premiums, Treasury issuance, quantitative tightening, economic data, and uncertainty when examining the rise in longer-term yields. The episode illustrates why a curve move may have several contributors; it is not a general formula for interpreting every steepening or flattening. Does an inverted yield curve mean a recession is coming?

An inversion has historically been associated with elevated recession risk, but it is not a guarantee, a precise countdown, or by itself a current forecast. The spread being examined matters: the 10-year minus 3-month spread and the 10-year minus 2-year spread are distinct signals, not interchangeable names for one measure.

A 2008 New York Fed research summary reported that studies since the 1970s found an inverted yield curve to be a reliable recession signal about twelve months later. That is a historical association, not a promise that a recession will follow an inversion on schedule. The same summary notes that expectations and term-premium components can affect forecasts and that the evidence does not definitively settle every episode. Rosenberg and Maurer, “Signal or Noise? How to interpret a curve move in practice

  1. Identify the market and spread. State that you mean U.S. Treasury yields and specify the maturities, such as 10-year minus 2-year.
  2. Check the direction of the spread. A wider long-minus-short spread is steepening; a narrower one is flattening. A negative spread is an inversion for that maturity pair.
  3. Look at both yields, not just the spread. Determine whether the move came from the short end, the long end, or both. The same spread change can result from different yield movements.
  4. Separate explanations from observations. The spread is calculated from observed yields; claims about expected future rates and term premiums are interpretations, and term-premium figures are model estimates.
  5. Keep the conclusion proportional. Treat the curve as one economic and financial indicator. Do not infer a guaranteed recession, inflation outcome, or central-bank decision from steepening, flattening, or inversion alone.
