What to Check Before Buying a Sector ETF: Fees, Holdings, and Concentration

A practical checklist for comparing sector ETFs: read the fund documents, inspect current holdings and concentration, and account for trading costs beyond the expense ratio.

Before buying a sector ETF, check its investment mandate, current holdings and weights, concentration in its largest issuers, total costs beyond the expense ratio, and fit with your existing portfolio. A fund’s name or number of holdings alone does not tell you what exposure you are buying. Compare current fund documents and issuer disclosures; there is no universally best sector ETF.

What should I check before buying a sector ETF?

Start with the fund’s current summary prospectus and full prospectus, then review its latest shareholder report and current issuer disclosures. These materials explain the fund’s objective, strategy, risks, costs, and portfolio. Check the date of any holdings snapshot: a report may describe holdings as of an earlier date, and portfolios can change. Investor.gov’s guide to information available to investment company shareholders describes the types of fund information shareholders can review.

As an Amazon Associate I earn from qualifying purchases.

Use each document for a different part of the decision. The prospectus describes what the fund is designed to do and discloses risks and fees. The shareholder report provides additional fund information for a particular reporting period. Current issuer holdings and trading disclosures help you check what the fund holds and how its shares are trading now. Do not assume that one document answers every question, or that a dated holdings list is still current.

  1. Confirm the mandate. Read the stated objective and, for an index fund, identify the index it tracks and how that index defines the sector.
  2. Inspect actual holdings. Review constituents and portfolio weights, especially the largest positions. Similar fund names do not guarantee similar company exposure.
  3. Calculate the costs that apply to you. Read the prospectus fee table and check trading-related costs, including any brokerage charges, bid-ask spread, and premium or discount to net asset value (NAV).
  4. Assess concentration and overlap. Consider how much exposure rests in the sector and in a few issuers, then compare that with your other investments and risk tolerance.
  5. For an index ETF, examine tracking. Consider whether the fund uses sampling and how expenses and trading costs may affect its results relative to the index.

These checks answer different questions. The prospectus explains what the fund is designed to do and the risks it discloses; current holdings show what it owns at a particular point in time; trading information helps estimate the cost of buying or selling shares. Together, they help you distinguish a fund’s label from its actual exposures and the costs and risks attached to them.

How do I compare sector ETFs?

Compare candidate funds on the same dimensions rather than choosing by ticker, recent performance, or a single fee figure. Use the most current available documents and make sure you are comparing data from reasonably similar dates. A comparison is less useful if one fund’s holdings are current and the other’s are from a much earlier reporting date.

What to compare What to look for Why it matters
Objective and sector definition Stated mandate, index methodology, eligibility rules, and the definition of the sector Funds with similar labels may include different companies or use different selection rules.
Holdings and weights Current constituents, their portfolio weights, and the largest positions The holdings reveal the actual company exposure and how much depends on the biggest issuers.
Ongoing fund expenses Expense ratio and any waiver terms shown in the prospectus fee table Operating expenses reduce fund returns, but this figure does not capture every cost of owning or trading the ETF.
Trading costs and market price Applicable brokerage charges, bid-ask spread, and premium or discount to NAV These can affect the price paid when buying or the proceeds received when selling.
Index tracking, if applicable How the fund follows its index, including sampling and tracking error Index funds can lag their indexes because of expenses, trading costs, and differences in how the portfolio is managed.
Portfolio fit Sector and issuer exposure alongside your existing investments A sector ETF adds targeted exposure, but may increase risks or overlap already present in a portfolio.

For a practical side-by-side review, write down each fund’s objective, index or selection method, largest holdings and weights, expense ratio and waiver terms, trading costs to investigate, and relevant overlap with investments you already own. This keeps the comparison focused on the exposure you would actually receive, not just the fund’s name or a headline fee.

Do not treat recent returns as a forecast: past performance does not predict future returns. Nor does a low expense ratio establish that a fund is the better fit if its holdings, trading costs, concentration, or index methodology differ. A larger number of holdings is not, by itself, proof that the fund is broadly diversified: the weights and the sector mandate matter too.

What fees does a sector ETF charge beyond its expense ratio?

The expense ratio is the fund’s ongoing operating expense measure, disclosed in the prospectus’s standardized fee table. The SEC Office of Investor Education and Assistance explains the fee table and ETF costs in its Mutual Fund and ETF Fees and Expenses – Investor Bulletin, published July 23, 2025. Expenses reduce returns, but the expense ratio is not a complete measure of the cost of buying and selling ETF shares.

Read the fee table rather than relying only on a short summary or a comparison site’s displayed number. The standardized table shows total annual fund operating expenses and may also include shareholder fees. Check any waiver terms shown there as well. The fee table helps you compare ongoing fund expenses, but it does not include every cost that can arise from trading ETF shares or transactions inside the fund.

Trading charges and bid-ask spread

Depending on your brokerage account and the transaction, brokerage commissions or other charges may apply. Confirm charges with your brokerage instead of assuming every account or order has the same cost. A flat commission, when charged, takes a larger percentage of a smaller trade, so the size of a transaction can affect how material that charge is to you.

The bid-ask spread is the difference between the price at which market participants are willing to buy and sell shares. It is a trading cost to consider alongside any explicit commission. The spread is separate from the fund’s annual expense ratio: it relates to the terms at which ETF shares may be bought or sold in the market. Look at available trading information for the fund rather than treating its expense ratio as the whole cost of ownership.

Premiums and discounts to NAV

An ETF’s market price can be above or below its NAV. When buying, you may pay more or less than NAV; when selling, you may receive more or less. Check the fund’s available trading information rather than assuming that its market price always equals the value of its underlying holdings. A premium or discount is distinct from an annual operating expense: it concerns the relationship between the market price of shares and NAV at a given time.

Portfolio transaction costs

Trading within the fund can also create indirect costs. The SEC bulletin notes that portfolio transaction costs are not included in the expense ratio. These costs are different from a brokerage charge you may pay on your own ETF transaction: they arise from transactions made within the fund’s portfolio. Taken together, the fee-table figure, any applicable brokerage charges, spread, premium or discount, and portfolio transaction costs provide a more complete picture than the expense ratio alone.

This is why two funds should not be ranked by expense ratio alone. The ratio is an important standardized measure of ongoing operating expenses, but it does not tell you the full cost of buying and selling shares, nor does it tell you whether the fund’s holdings or concentration suit your portfolio.

How concentrated is the ETF in its largest holdings?

Look at both the fund’s sector mandate and the weights assigned to individual issuers. A fund can own many securities and still place substantial exposure in a small number of companies. Its name does not show how much of the portfolio depends on its largest holdings.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

To assess issuer concentration, review the current holdings list and weights, then note how much of the portfolio is represented by the biggest positions. Consider those exposures alongside companies you already own through other funds or investments. Refresh the holdings check when making a decision because portfolios change. If a holdings snapshot is dated, treat it as a record of the portfolio on that date, not as a guarantee of what the fund holds now.

It is useful to separate two related questions. First, how narrowly is the fund focused by mandate—for example, on a particular sector or industry? Second, within that mandate, how much is allocated to a few issuers? A sector ETF can be concentrated at both levels. Looking only at the count of securities may miss the importance of portfolio weights and the largest positions.

There is no universal threshold in the official guidance for deciding that a sector ETF is “too concentrated.” The relevant question is how the fund’s concentration fits your own goals, risk tolerance, and existing portfolio. Official guidance does not establish a single acceptable percentage or a one-size-fits-all test; concentration needs to be considered in the context of your other exposures.

Does a sector ETF diversify my portfolio?

An ETF wrapper does not remove market risk or the risks of the underlying companies. A sector fund may provide exposure to multiple issuers, but it remains focused on a particular sector or industry. SEC prospectus guidance warns that a fund concentrating in an industry, sector, or geographical area may be less diversified and more volatile than a fund without that concentration. In its guide to reading a mutual fund prospectus, Part 1: Investment Objective, Strategies, and Risks, Investor.gov states: “The fund may concentrate its investments in a particular industry, sector or geographical area, which can result in a less diversified portfolio that may be subject to greater volatility in performance than a fund that does not concentrate its investments.”

That makes portfolio overlap important. If your existing investments already have substantial exposure to the same sector or to the ETF’s largest issuers, buying the ETF may increase rather than broaden those exposures. Consider both sector overlap and company-level overlap: different funds can hold some of the same issuers even if their names or stated mandates are not identical.

Whether that trade-off suits you depends on your circumstances; the fund documents explain risks but do not provide a personalized allocation recommendation. The purpose of this check is to understand what additional exposure the ETF may create, not to assume that every ETF automatically diversifies every portfolio.

What should I check in an index sector ETF?

For an index fund, understand both the index and the way the fund follows it. Read the index methodology to see which companies are eligible, how the sector is defined, and how constituents are selected and weighted. Then check whether the fund holds all index securities or uses sampling, if that information is available in its documents. The index rules explain the benchmark’s construction; the fund’s prospectus describes its own objective and strategy for tracking it.

An index fund may underperform the index it tracks because of expenses, trading costs, and tracking error. The fund’s objective and strategy disclosures can help explain its approach; Investor.gov’s overview of index funds discusses these considerations. Index tracking does not eliminate concentration in the underlying sector or its largest issuers.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Do not treat the index label as a full description of the investment. Check the index methodology and the fund’s actual holdings to understand how the benchmark’s rules translate into company exposure. Two funds marketed around the same broad sector can still follow different indexes or approaches and therefore hold different securities or assign them different weights.

Which documents and data should I use?

  • Summary and full prospectuses: Review the objective, strategy, risks, and standardized fee table. The SEC’s ETF overview explains the role of ETF disclosures and trading considerations.
  • Latest shareholder report: Use it for fund information, while checking the report’s date and not assuming that it reflects today’s holdings.
  • Current issuer holdings and trading disclosures: Verify the holdings date, weights, and available information on spread or premium and discount to NAV.
  • Index methodology, if applicable: Consult it to understand sector definitions, eligibility, selection, and weighting rules.

When a figure or holdings list is dated, treat it as a snapshot, not a permanent description of the fund. Use current issuer disclosures for a fund-specific comparison, and confirm applicable transaction charges with your brokerage. No single data point substitutes for the rest: the prospectus, holdings, index methodology, and trading information each answer different questions.

A step-by-step review before you buy

  1. Identify what the fund is meant to hold. Read the objective and strategy. If it tracks an index, find the index name and review the methodology’s sector definition, eligibility rules, selection approach, and weighting rules.
  2. Check what it holds now. Find the latest issuer holdings and note the data date. Review constituents, weights, and largest positions. Use a shareholder report for additional fund information, but do not mistake an older report date for a current holdings list.
  3. Assess sector and issuer concentration. Ask how much exposure is tied to the sector overall and how much rests in the largest issuers. Then compare those issuers and the sector with your existing investments.
  4. Read costs from the right sources. Use the prospectus fee table for the expense ratio, total annual operating expenses, shareholder fees if listed, and waiver terms. Check with your brokerage for charges that may apply to your transaction.
  5. Review trading conditions. Consider the bid-ask spread and available premium-or-discount-to-NAV information. These are separate from the expense ratio and can affect a buy or sell price.
  6. For an index fund, consider tracking. Review whether the fund uses sampling and recognize that expenses, trading costs, and tracking error can cause it to underperform its index.
  7. Decide whether the exposure fits your circumstances. Consider the risks and overlap in the context of your goals and risk tolerance. General fund disclosures cannot determine a personalized allocation for you.

Repeat the review when you compare funds using newer data or revisit a fund after its holdings and disclosures have changed. This is not a guarantee of performance; it is a way to make the decision using fund-specific information rather than a name, ticker, past return, or one cost figure alone.

What fees does a sector ETF charge beyond its expense ratio?

Depending on your account and transaction, you may face brokerage commissions or other charges, and the bid-ask spread and a premium or discount to NAV can affect the cost of buying or selling. The fund also incurs portfolio transaction costs that are not included in its expense ratio. Check the prospectus fee table and your brokerage’s applicable charges.

How concentrated is the ETF in its largest holdings?

Review the latest available holdings list and weights and note the share of the portfolio represented by the largest positions. Also consider the fund’s sector-level concentration and overlap with your other investments. Check the holdings date because the portfolio can change; official guidance does not establish one universal threshold for excessive concentration.

Does a sector ETF diversify my portfolio?

It may hold multiple issuers, but it remains focused on a sector or industry and can be concentrated in a few companies. SEC prospectus guidance warns that sector or industry concentration can mean less diversification and greater volatility than a fund without that concentration. Whether it diversifies your particular portfolio depends on your existing sector and issuer exposures.

Does a low expense ratio mean a sector ETF is the best choice?

No. The expense ratio measures ongoing fund operating expenses, not every cost of trading ETF shares. Also compare holdings, concentration, index methodology, applicable brokerage charges, bid-ask spread, premium or discount to NAV, tracking, and portfolio fit.

Which documents should I read before investing?

Start with the current summary prospectus and full prospectus, then review the latest shareholder report, current issuer holdings and trading disclosures, and index methodology if the ETF tracks an index. Check dates on reports and holdings snapshots so you know what period the information describes.

The Bottom Line

Before buying a sector ETF, verify what its mandate and current holdings actually expose you to, how concentrated it is, and how the expense ratio, trading costs, and index-tracking approach compare with your alternatives. Then consider overlap and risk in the context of your own portfolio. A sector label, low expense ratio, or long holdings list cannot answer those questions on its own.
