What Is the Reverse Charge Mechanism? Who Pays the Tax and When

A reverse charge moves the duty to account for VAT or GST from seller to buyer on covered transactions. Here is how it works, where it applies, and what to check.

A reverse charge shifts the duty to account for VAT or GST from the seller to the buyer. For a transaction that the local law covers, the supplier may issue an invoice without charging tax. The buyer then calculates the tax, reports it on its own tax return, and may deduct it only if the ordinary deduction rules allow. Whether a purchase is covered depends on the country, the type of supply, and the status of the parties. There is no single global version of the rule.

Who accounts for the tax

In standard VAT or GST collection, the supplier charges tax on its invoice and pays it to the tax authority. A reverse charge reverses that direction for covered transactions. The Austrian Federal Ministry of Finance states the principle directly:

“Reverse-charge means that under certain conditions the liability to pay the VAT (value added tax) is shifted to the recipient.”

That sentence answers only the question of who accounts for the tax. It does not say which goods or services are covered, what the invoice must state, or whether the tax can be recovered. Those are separate questions, and each one is set by local law.

How the mechanism works in practice

The steps below describe the general sequence. The exact requirements differ by country.

  1. Check that the transaction is in scope. Confirm that the supply is taxable and that the local reverse-charge category covers it, including the status of the parties involved.
  2. Read the supplier’s invoice. In covered cases the supplier may issue an invoice without charging VAT or GST. Local rules then specify any wording or annotation the invoice must carry.
  3. Establish the tax point. The timing rule determines the period in which the tax is reported. Timing rules differ by country and by type of supply, as shown later in this article.
  4. Calculate the tax and report it. Apply the local rate to the value of the supply and record it as output tax in the return field your tax authority specifies.
  5. Claim the deduction if the rules allow. Where ordinary recovery rules permit, claim the corresponding input-tax deduction. Where they restrict recovery, part or all of the tax remains a cost.

The UK’s domestic reverse charge shows both sides of the transaction. HM Revenue & Customs’ technical guide describes a supplier that does not enter output tax for covered sales and reports only the net sale value. The buyer adds the VAT to its own output tax on its return and may reclaim input tax subject to normal rules. That is how the UK structures its return, and it should not be treated as a template for other countries.

A worked example with hypothetical figures

The figures below are invented for illustration. They do not reflect any country’s rate, threshold, or deduction rule. Assume a covered service is bought for a net 1,000 and the local rate is 10%, so the buyer calculates tax of 100.

The deduction column is the one that changes the outcome. The rate, the tax point, the documentation, and the deduction rules all need to be confirmed for the jurisdiction in question before a figure like this is used.

Where the rule applies

The rule is not limited to services, and it is not limited to cross-border sales. Coverage is set by each country’s law, so the table below records what each official source says rather than offering a general definition.

Cross-border business purchases

The OECD reports that many invoice-credit VAT systems use reverse charge to collect VAT on cross-border business-to-business services and intangibles. It also states that the approach is not used everywhere and that national rules vary.

Consumer purchases

The OECD cautions that self-assessment is generally ineffective where the customer is a consumer. Some jurisdictions therefore tax business-to-consumer cross-border services by other methods. A private buyer should not assume a reverse charge applies simply because the seller is based abroad.

Invoices and timing

Invoice requirements and the point at which tax falls due are both set locally. Two official examples show how different the rules can be.

India: time of supply

The CBIC FAQ, checked in 2026, sets separate timing rules for goods and services:

Supply in India Time of supply under the CBIC FAQ
Goods The earliest of: receipt of the goods; payment; or the day immediately following the 30-day period that runs from the invoice date
Services The earlier of: payment; or the day immediately following the 60-day period that runs from the invoice date

These periods are specific to India’s rules. They should not be applied to a transaction in any other country.

United Kingdom: invoice wording

HMRC’s technical guide says the supplier’s invoice must identify the domestic reverse charge and state that the customer accounts for the VAT. It lists “Customer to pay the VAT to HMRC” as acceptable example wording. For this context, the same guide gives the tax point as the earlier of the invoice being issued or payment being made. These are UK requirements and are not an invoice instruction for other countries.

Reporting and reclaiming are separate questions

Accounting for the tax and deducting it are two distinct steps. A recipient may account for output tax on the purchase and then claim input tax under the ordinary recovery rules. Depending on the facts, it may be able to recover only part of the tax, or none. The buyer’s net cost is therefore determined by the deduction outcome, not by the reverse-charge calculation alone. Keep records of both the output calculation and any deduction claimed, so that each figure on the return can be traced back to the invoice.

Checklist before you rely on it

If you are a freelancer, sole trader, or small company buying services from overseas or from businesses in other EU countries, check each of the following for every invoice:

  • Whether the transaction is a taxable supply and whether a reverse-charge category in your jurisdiction covers it.
  • Where the supplier and the customer are established, and whether either one must be registered for VAT or GST.
  • Whether the purchase is business-to-business or business-to-consumer, and whether any special recipient or end-user rules apply.
  • Whether the invoice must omit VAT or GST, carry a reverse-charge annotation, show a rate or amount, or meet other local invoice requirements.
  • Which tax point applies and which return fields must be completed.
  • Whether output tax must be reported and whether input tax is recoverable, including any partial-exemption restriction.

Rules change. Confirm the current position with your tax authority or a qualified adviser before filing a return or relying on a figure for a live transaction.
