What Is the GST Composition Scheme, and Who Should Choose It?

The GST Composition Scheme may simplify tax compliance for eligible small businesses, but restrictions on input tax credit, invoicing and inter-State supplies can change the economics. Learn who should consider it and what to verify first.

India’s GST Composition Scheme is an optional, simplified tax-payment route for eligible registered persons under section 10 of the Central Goods and Services Tax Act, 2017. It can suit a qualifying business that sells mainly to final consumers, has limited creditable GST on purchases and can operate within the scheme’s restrictions. It is not automatically the cheapest option: composition taxpayers cannot claim input tax credit, generally cannot collect GST separately from customers, and face restrictions on inter-State outward supplies. The right choice depends on the business’s full turnover, supplies, customers and costs.

How the GST Composition Scheme works

A registered person who qualifies may opt to pay tax at the prescribed composition rate rather than use the ordinary GST regime. Eligibility and tax treatment depend on the applicable statutory route and the business’s circumstances; the scheme is not a separate registration category that every small business enters automatically. The legal basis is section 10 of the CGST Act, 2017 and the related rules.

In practice, the choice affects more than the tax calculation. It changes what the business can show on its customer documents, whether it can claim credit for GST paid on purchases, what kinds of outward supplies it can make, and its filing routine.

Who should consider choosing it?

The scheme is worth evaluating if the business is eligible, sells mostly to final consumers, has relatively little eligible input tax credit to lose, and can operate within the geographic and supply restrictions. A local retailer or restaurant may fit that profile, but the business label alone does not establish eligibility.

Regular GST may be a better fit where customers are GST-registered businesses that value input tax credit, purchases carry substantial GST that would otherwise be creditable, or the business needs to make inter-State outward supplies. The comparison should include customer impact and compliance costs—not just the apparent composition rate.

Who is eligible, and what is the turnover limit?

Eligibility uses aggregate turnover in the preceding financial year and other statutory conditions. Aggregate turnover has an all-India, same-PAN dimension: do not decide based only on one shop, one state registration or one line of business. Check the complete footprint, supply mix, state position and statutory exclusions against current law and notifications.

Official materials present threshold snapshots that are not fully aligned, so older figures should not be treated as a universal current limit. CBIC’s 2019 overview reported a ₹1.5 crore goods limit, ₹75 lakh for specified special-category states, and a separate ₹50 lakh preceding-year threshold for eligible service suppliers under the 6% scheme. A GST Portal Welcome Kit gives ₹1.5 crore for goods in most states, ₹75 lakh for states it identifies, and ₹50 lakh for services or mixed supplies. The differing descriptions mean a business should verify the operative limit for its state and category rather than combine the snapshots into a new rule. Casual taxable persons and non-resident taxable persons cannot opt under the ordinary composition process. Section 10 and the rules contain further conditions and exclusions; check the full supply pattern and all places of business on the same PAN.

How are composition tax rates determined?

There is no single composition rate for every business. The applicable rate depends on the statutory route and category, including distinctions among manufacturers, restaurant-service suppliers, other eligible suppliers and the separate section 10(2A) route. Use the current provision and notification for the business rather than applying a generic rate from an older summary. The CBIC composition rules provide the relevant starting point.

For historical context only, CBIC’s 2019 overview listed 1% for traders, 1% for manufacturers, 5% for restaurants and 6% for the specified service-supplier scheme. Those dated category figures should not be assumed to govern a current tax period.

What restrictions and filing duties come with the scheme?

  • Customer documents: A composition taxpayer issues a bill of supply and must not collect tax from customers as if making ordinary taxable supplies.
  • Input tax credit: The composition taxpayer cannot claim input tax credit on inward supplies. The taxpayer remains liable for tax on relevant inward supplies, including applicable reverse-charge amounts.
  • Inter-State outward supplies: These are restricted under the ordinary composition conditions. A business planning to sell across state borders should check whether the scheme is available for its actual supply pattern before opting in.
  • Returns and payments: GST Portal guidance describes quarterly payment through Form GST CMP-08 and an annual Form GSTR-4 return. Composition taxpayers do not file GSTR-1, according to the Portal’s GSTR-1 user guide. Confirm current forms, instructions and due dates on the Portal.
  • Change in eligibility: The option can continue only while its conditions are satisfied. If the taxpayer ceases to meet a condition, ordinary section 9 levy applies from the relevant date, and the applicable withdrawal intimation must be submitted within the prescribed period. Check current rules and portal steps, including the treatment of stock and input tax credit, before exiting.

A practical decision checklist

  • Calculate same-PAN aggregate turnover for the relevant preceding financial year across India.
  • Identify the state or states involved and verify the current threshold and category rules for each relevant case.
  • Classify the business’s supplies—goods, restaurant services, other services or mixed supplies—and check for exclusions.
  • Review whether the business makes, or needs to make, outward supplies across state borders.
  • Estimate the eligible input tax credit that would be lost under composition.
  • Consider whether customers are mainly consumers or GST-registered businesses that value input credit.
  • Compare expected composition tax with ordinary output tax after eligible ITC, then account for customer impact and filing costs.
  • Plan for turnover growth or a change in supply pattern that could make the business ineligible.

Because thresholds, rates, state treatment and procedures can change, a GST practitioner or accountant should apply the current rules to the business’s complete facts before it opts in or exits.
