What Is Fungibility? Meaning, Examples, and Why It Matters

Fungibility means one unit can replace another equivalent unit of the same kind. See how it applies to currency, commodities, NFTs, and digital assets.

Fungibility is the quality that makes one unit interchangeable with another equivalent unit of the same kind. A $100 bill can generally stand in for another $100 bill; a unique NFT generally cannot. The key is equivalence for a particular purpose—not a claim that different assets, or even all units bearing the same name, are interchangeable in every setting.

What does fungible mean?

In plain English, a fungible asset can be replaced by another equivalent unit of the same type. The U.S. Code defines a “fungible good” or “fungible material” as one “that is interchangeable with another good or material for commercial purposes and the properties of which are essentially identical to such other good or material” (19 U.S.C. § 4033(n)(4)).

The equivalence is within a category and for a relevant use. It does not mean that a $100 bill can be substituted for a different asset, or that every unit marketed under the same broad label meets a contract’s requirements. The Taxpayer Advocate Service gives physical currency as an example: one $100 note in circulation is treated as interchangeable with another $100 note (IRS Taxpayer Advocate Service, “Digital Assets”).

Examples: fungible and non-fungible things

Currency

Currency is a familiar example because units with the same denomination can generally be substituted in ordinary payment. The individual bill does not usually matter, provided it is valid and accepted for that transaction.

Commodities

Commodities may be fungible when units have essentially identical properties for commercial purposes. But a contract can specify grade, quality, quantity, delivery location, timing, or other characteristics. If those terms distinguish the units, a product that is interchangeable under one agreement may not qualify under another.

NFTs and other unique items

A non-fungible item has meaningful individual attributes that prevent straightforward substitution. The Taxpayer Advocate Service explains that each NFT has a digital signature that makes it unique, so it cannot simply be replaced by another identical token (IRS Taxpayer Advocate Service, “Digital Assets”). That is a basic illustration of uniqueness, not a conclusion about the rights or content attached to a particular NFT; those depend on its terms and applicable law.

Why fungibility matters

When units are interchangeable, parties can often describe an obligation by type and quantity rather than by identifying one particular object. A contract calling for a specified quantity of material can be fulfilled with any units that meet its relevant specifications. This can make exchange and fulfillment more straightforward, while leaving the contract’s requirements in control of what counts as an acceptable substitute.

Fungibility is different from liquidity. Fungibility asks whether one unit can stand in for another equivalent unit; liquidity asks how readily an asset can be bought or sold. An asset could be highly interchangeable in principle but difficult to trade in a particular market.

Fungibility depends on the context

“Fungible” is not always an all-or-nothing label. Ask what the proposed substitute must match, what rules or contract govern the exchange, and whether the systems involved allow the units to work together.

Economic and legal equivalence

Assets may have equivalent economic and legal features under the relevant arrangement. Whether that equivalence permits substitution in a particular transaction still depends on the governing terms and applicable rules.

Operational interchangeability

Technical systems can add another constraint. In its Q&A on the EU DLT Pilot Regulation, the European Securities and Markets Authority distinguishes economic and legal fungibility from operational fungibility: instruments with the same economic and legal features may not be seamlessly interchangeable if the relevant systems are not technically linked (ESMA, Q&A on the DLT Pilot Regulation). Thus an asset might be equivalent on paper but difficult to move or settle across separate systems.

These distinctions do not, on their own, establish who owns an asset, who holds it in custody, how settlement works, or what rights are enforceable. Those questions require the actual arrangement and applicable law.

What fungibility does—and does not—say about digital assets

For U.S. tax purposes, the IRS treats digital assets as property, not currency. The IRS includes convertible virtual currencies such as Bitcoin, stablecoins, and NFTs among examples of digital assets, and defines a digital asset by reference to a digital representation of value recorded on a cryptographically secured distributed ledger or similar technology (IRS, “Digital assets”). This category includes assets that may differ in fungibility; the definition itself does not say they are all interchangeable.

The IRS’s 2024 regulations discussion addresses qualifying stablecoins, specified NFTs, and other fungible digital assets (Internal Revenue Bulletin 2024-31). That shows fungibility can matter to a specific legal or tax rule, but the label alone does not determine an asset’s complete tax treatment. This is U.S.-specific context, not a statement about tax rules in other jurisdictions.

How to assess whether two units are fungible

  1. Define the purpose. Identify the transaction, obligation, or system in which one unit would replace another.
  2. Compare the required properties. Check whether the units match in type, grade, quantity, or other characteristics that matter for that purpose.
  3. Read the governing terms. Confirm that the contract or applicable rule permits substitution rather than requiring a specific unit.
  4. Check system compatibility. For digital or financial instruments, determine whether the relevant technical systems can recognize, transfer, or settle them interchangeably.
  5. Keep other questions separate. Assess liquidity, ownership, custody, settlement, and tax treatment independently; fungibility does not answer them by itself.
