If your home sells for less than the mortgage payoff, the sale is usually called a short sale. Your mortgage servicer must agree to accept the sale proceeds, and the unpaid balance does not automatically disappear. Whether you remain personally responsible depends on state law, your loan and the written short-sale approval. A separate tax question may arise if debt is forgiven.
What a short sale means
A short sale is a sale of a home for less than the amount needed to pay off the mortgage. The Consumer Financial Protection Bureau (CFPB) describes it as a type of loss mitigation: if the lender or servicer agrees, you may sell even when the proceeds are below the remaining mortgage balance. It is an alternative to foreclosure, but it means leaving the property.

The sale price alone does not settle the mortgage. The servicer must approve the transaction and its terms. Approval can specify how the sale proceeds will be applied and whether any unpaid amount is waived or remains due. Do not treat a buyer’s offer, an accepted offer, or a closing date as evidence that the lender has approved those terms.
There are three separate questions to resolve: will the servicer permit the sale; will you still owe a deficiency after closing; and will any canceled debt have tax consequences? A yes or no to one does not answer the others.

What to do before agreeing to the sale
- Contact your servicer early. Ask about its short-sale process, required documents, review time and approval conditions. Explain that the expected proceeds will not cover the payoff. CFPB guidance recommends getting in touch with the servicer; do not wait until a proposed closing date to learn what it requires.
- Get a complete payoff and identify every lien. Ask the servicer and your closing professional to identify all liens and parties whose approval may be needed. A first-mortgage servicer’s approval does not necessarily resolve a second lien or another claim against the property. How those parties will be treated depends on the particular loans, lien priority, investor rules and closing terms.
- Have the approval terms reviewed before closing. Read the written approval for the approved sale terms, payment instructions and any language about the unpaid balance. If the document does not clearly say that the deficiency is waived, ask for an express written waiver or release. Keep the approval and any release with your permanent loan records.
- Ask whether relocation assistance is available. CFPB says to ask whether help with moving expenses is offered; it may be called “cash-for-keys.” It is not guaranteed, so do not include it in your moving budget unless the servicer confirms it in writing.
- Get legal and tax advice based on your facts. A lawyer familiar with the property’s state can assess deficiency rights and the approval language. A tax professional can review whether canceled debt must be reported and whether an exclusion applies. Bring the note, mortgage or deed of trust, payoff information, sale documents and all written approvals.
Could you still owe the difference?
The deficiency is the amount of debt that remains after the lender credits the accepted sale proceeds and other applicable amounts. It is not necessarily just the difference between the original mortgage balance and the sale price: the final payoff, costs and terms of the approval matter. More importantly, a short sale does not by itself establish that the lender has forgiven the remaining debt.
In some states, a lender may sue to collect a deficiency. In other circumstances, state law or the lender’s written agreement may prevent collection. The result can depend on the property’s state, loan type, the loan documents, lien priority and the exact approval. Do not assume either that every lender can collect or that every short sale eliminates the balance.
Ask specifically: “Will you waive any deficiency remaining after this approved sale, and will you confirm that in the written approval or a separate release?” Review the response before closing, not after. A statement that the lender accepts the sale proceeds is not necessarily the same as a clear promise to release you from further personal liability.

A state-specific answer requires knowing where the property is and reviewing the relevant documents. The CFPB and HUD materials describe the general risk but do not decide an individual borrower’s rights. If there is more than one lien, make sure the closing professional identifies what each lienholder has agreed to accept and whether any claim remains.
How federal taxes can differ from the mortgage shortfall
There are two different tax calculations: the tax result from selling the home and the potential income-tax result from canceled debt. Owing more than the house sells for does not, by itself, tell you whether either calculation produces taxable income.
Tax on the home sale
The IRS says a loss on the sale of a personal main home is not deductible. For a tax gain or loss calculation, the relevant figures include the amount realized from the sale and the home’s adjusted basis—not simply the sale price compared with the mortgage balance. A mortgage payoff affects how much cash is left after closing, but it does not by itself determine the home’s taxable gain.

If the sale produces a gain, the principal-residence gain exclusion may be relevant if you meet the applicable eligibility tests. Whether it applies depends on the facts; it should not be assumed just because the property was your home. The sale calculation is distinct from any debt the lender later cancels.

Forgiven debt is generally included in federal income unless an exclusion or exception applies. IRS guidance describes a qualified principal-residence indebtedness exclusion for debt discharged before January 1, 2026, or under a written agreement entered into before that date. Because that cutoff has passed, the date and legal form of the discharge—and whether there was a qualifying written agreement before the cutoff—matter. Do not assume that a discharge occurring in 2026 qualifies under this provision.
Other exclusions may apply depending on the borrower’s circumstances, including insolvency or bankruptcy provisions. The IRS explains eligibility and reporting requirements in its guidance. A taxpayer claiming certain exclusions may need to file Form 982 and may have to reduce tax attributes. Do not treat the form as automatic proof that a particular exclusion applies; the underlying facts and rules determine eligibility.

The analysis can also depend on whether the debt is recourse or nonrecourse, how and when it was discharged, the property’s use, insolvency and bankruptcy status, and other circumstances. A tax professional can help determine what the lender has actually canceled and how to report it. The federal rules described here do not determine state tax treatment.

A short sale is one possible alternative to foreclosure, but each route has different procedures and consequences. The available federal guidance does not support a universal comparison of credit-score effects, timing or outcomes for every borrower, state and loan. Avoid choosing a path based on an assumed credit impact or a promised timeline without checking the terms that apply to your situation.

| Option | What is established | What you need to verify |
|---|---|---|
| Short sale | The lender or servicer must agree to accept sale proceeds that are below the mortgage balance. The homeowner sells and leaves the property. | Approval conditions, treatment of every lien, any deficiency waiver and possible tax reporting. |
| Foreclosure | CFPB identifies a short sale as an alternative to foreclosure. | State-specific process, timing, potential deficiency liability and tax consequences; these are not uniform in the general guidance. |
| Deed-in-lieu | It is a separate loss-mitigation option, not the same transaction as selling to a buyer. | Whether the servicer offers it, what happens to other liens or claims, and whether any remaining debt is waived. |
Ask the servicer to explain the available options in writing and compare the actual terms, rather than relying on a general claim that one route always protects credit or erases debt. If more than one lien or party is involved, seek advice before signing a transfer or settlement.

Special case: reverse mortgages
Home Equity Conversion Mortgages (HECMs) follow specific rules and should not be used as a guide to standard forward mortgages. CFPB guidance says a HECM must be repaid when the borrower sells the home. If a sale at appraised value does not cover the loan, mortgage insurance covers the remaining amount. For a defaulted loan that is due and payable, CFPB describes an option to sell for 95% of appraised value. Confirm how those rules apply to the particular HECM and circumstances with the servicer; do not generalize them to other mortgage types.
Where to get help
A HUD-approved housing counselor can help you organize options and questions for your servicer. CFPB identifies the HOPE Hotline at (888) 995-HOPE, available 24 hours a day, seven days a week, as a way to reach housing counseling help. A counselor can help you prepare, but does not replace legal review of deficiency rights or tax advice about canceled debt.
- Housing counselor: Help planning next steps and preparing questions for the servicer.
- State-law attorney: Review of the note, mortgage or deed of trust, deficiency rights, liens and written approval.
- Tax professional: Analysis of the sale, debt discharge, applicable federal exclusions and any required reporting.
The CFPB short-sale guidance was last reviewed February 2, 2024; its HECM guidance was last reviewed September 11, 2024. HUD training material is marked updated April 2025. Those materials provide general guidance, not a personalized determination of current state law, your contract or your tax return. Confirm current requirements with the relevant professional and servicer.
