How Rising Treasury Yields Affect Bond Prices and Bond Funds

Rising Treasury yields can reduce the market value of existing bonds and bond funds, while creating better opportunities to reinvest income over time. Duration, holdings, and time horizon shape the outcome.

When market yields rise, the prices of existing fixed-rate bonds generally fall. Bond funds that own those securities can also lose market value, even when the underlying bonds are U.S. Treasuries. Over time, however, higher yields can give a fund more attractive opportunities to reinvest income and maturing principal. The effect on your investment therefore depends on more than the direction of rates: duration, the size and pattern of yield changes, portfolio holdings, and your time horizon all matter.

Why do bond prices fall when yields rise?

A fixed-rate bond promises specified interest payments, called coupons, and repayment of face value at maturity, subject to the bond’s terms and the issuer meeting its obligations. If market yields rise, newly issued comparable bonds offer more income. An older bond with a lower coupon becomes less attractive, so buyers generally will pay less for it. At that lower price, its yield to maturity—the return implied by its remaining payments and maturity value—is more competitive with the yields available on new bonds.

The reverse generally happens when market yields fall: the fixed coupon on an existing bond looks more attractive, and its price can rise. The SEC’s Office of Investor Education and Advocacy summarizes the relationship in its June 26, 2013 Investor Bulletin: “When market interest rates rise, prices of fixed-rate bonds fall.” It is a general relationship, not a promise that every bond price will move by a fixed amount or that rates explain every daily price change.

A coupon rate and a bond’s current yield are not the same thing. The coupon is set by the bond’s terms; the market price changes as buyers and sellers reassess the return available. Treasury notes and bonds pay interest every six months, with their interest rate set at auction. TreasuryDirect explains that their market price can be at, above, or below face value depending on the relationship between yield to maturity and the interest rate.

What does a Treasury yield rise mean for an existing Treasury?

“Treasury yields” can refer to yields on Treasury securities with different maturities. Treasury bills mature in one year or less and are sold at par or at a discount. Treasury notes have 2-, 3-, 5-, 7-, or 10-year terms, while Treasury bonds have 20- or 30-year terms. Notes and bonds pay interest every six months. A rise in the yield for a particular maturity affects comparable securities most directly; the yield curve can change unevenly rather than moving by the same amount at every maturity.

Consider the SEC’s educational example: a 10-year Treasury with a 3% coupon and $1,000 face value is worth $1,000 when market rates are 3%. After one year, if market rates for comparable securities rise to 4%, the SEC illustrates that the bond’s market price would be about $925 with nine years remaining. That is an example from the SEC bulletin, not a current market quote or forecast. It shows why an investor selling before maturity may receive less than face value when market yields have risen.

A Treasury’s government backing and its market price are separate considerations. If an individual Treasury is held to maturity, the investor receives the stated interest and face value according to its terms, assuming the U.S. government meets its obligations. That does not prevent its interim market value from falling. Selling before maturity can realize a loss, and the price received depends on market conditions at the time.

Will a bond fund lose money if Treasury yields go up?

It can, but a Treasury-yield increase does not determine a fund’s result by itself. A bond fund owns a portfolio whose securities are valued at market prices. When yields rise, the values of fixed-rate bonds in that portfolio generally decline, and the fund’s share value can fall. Unlike an individual bond held to a single maturity date, a fund shareholder does not have one common date when the portfolio will repay principal to them at face value.

A fund’s holdings can differ in duration, maturity, credit risk, return, and other features. It may own Treasuries, corporate bonds, mortgage-backed securities, or other debt. It also changes over time as securities mature, are sold, or are replaced. Fund income and value can therefore change as the portfolio is managed and market prices move. The SEC advises investors to review the fund’s prospectus and latest shareholder report to understand its strategy and risks.

Treasury yields are one influence, not the only one. A bond fund can also face credit risk—the possibility that an issuer does not make required payments—and prepayment risk, among other risks. Consequently, a fund’s value may move for reasons beyond a change in Treasury yields. A fund that holds securities with different issuers or features can respond differently from a Treasury-only portfolio, even if both are affected by broader interest-rate moves.

What duration tells you about rate sensitivity

Duration is a measure of how sensitive a bond or portfolio is to changes in yields. In general, the higher the duration, the larger the price response to a given change in rates. It is a useful comparison tool, not a guarantee of a particular return. A fund’s reported duration is usually more informative than its name or a broad maturity label because duration also reflects factors such as coupon, yield, and call features.

FINRA offers a simplified illustration: a bond fund with a 10-year duration would decline about 10% if interest rates rose by one percentage point. Treat that as an approximate sensitivity example, not a prediction or promise. Actual results can differ because rate changes may not be uniform across maturities, and a fund’s holdings and other risks affect its return. Duration does not capture every source of loss.

For otherwise similar bonds, longer maturity and lower coupon generally mean greater sensitivity to interest-rate changes. That comparison assumes other characteristics are held equal; real funds have mixed portfolios, so an investor should not infer sensitivity from maturity alone. A shorter-maturity fund is generally less sensitive to rate changes than a longer-maturity fund when other characteristics are comparable, but shorter maturity does not mean risk-free.

Can higher yields eventually help bond funds?

Yes. A rate increase can lower the current market value of existing holdings while improving the yields available on new securities. As a fund reinvests coupon payments and the principal from securities that mature or are sold, it may be able to buy bonds with higher yields than those previously available. That can improve the income generated by the portfolio over time.

There is no single timetable or guaranteed point at which the reinvestment benefit offsets a price decline. The result depends on the fund’s duration, portfolio turnover, the pattern of yield-curve changes, the securities it owns, and the period an investor considers. A quick rise in yields may affect current prices differently from a gradual change; yields at shorter and longer maturities may also move by different amounts. A fund’s total return reflects both changes in market value and income, so looking only at the current share price or only at the income yield leaves out part of the picture.

How to assess a fund when Treasury yields are changing

Before deciding what a yield move means for a specific holding, identify what the fund owns and how it is designed to behave. Use its current prospectus and latest shareholder report rather than relying on its name or a general description of bonds.

  1. Check reported duration. Compare the fund’s duration with other funds you are considering. Higher duration generally signals greater sensitivity to a given yield change, but the relationship is approximate.
  2. Review its maturity profile. Look at the range of maturities represented, not just a label such as “short-term” or “long-term.” Maturity is relevant, but coupon, yield, and call features also influence duration.
  3. Identify portfolio composition. Determine whether the fund holds Treasuries, corporate bonds, mortgage-backed securities, or other debt. The portfolio’s mix changes the risks and may cause its performance to differ from a Treasury benchmark.
  4. Read the stated objective and risk disclosures. Review interest-rate, credit, and prepayment risks and any other risks the prospectus identifies. A fund does not become risk-free simply because it holds some government securities or has a shorter maturity profile.
  5. Match the measure to your question. If you want to understand a possible near-term price response, duration and holdings are relevant. If you want to assess the income available as bonds mature and payments are reinvested, consider how the portfolio is expected to turn over and what yields are available then; neither measure alone predicts total return.

FINRA’s April 29, 2025 guidance also notes that economic data and inflation expectations can affect bond prices as markets update expectations for interest rates. A Treasury-yield change is therefore a market signal whose implications may shift as expectations change, not a stand-alone forecast of a fund’s future performance.

Common mistakes to avoid

  • Assuming Treasury backing prevents a price decline. The backing relates to payment obligations; it does not eliminate interest-rate risk if you sell before maturity.
  • Treating a fund like one bond. A fund owns a changing portfolio, and its shareholder does not receive a single maturity-date repayment of the portfolio at face value.
  • Reading duration as an exact forecast. A duration-based estimate is an approximation; the actual price change depends on the rate move, the yield curve, and the fund’s holdings and risks.
  • Equating a higher yield with an immediate gain. Higher yields may improve reinvestment income over time, while existing holdings can lose market value in the meantime.
  • Attributing every bond-fund decline to Treasuries. Credit and prepayment risks, as well as other market factors, can also affect prices.
