Re:

What Causes Treasury Yields to Rise and Fall?

Treasury yields rise when prices fall and fall when prices rise. The forces behind those price changes include expected Federal Reserve policy, inflation and real rates, term premiums, Treasury supply, investor demand and safe-haven flows.

Treasury yields move because Treasury prices move. When the market price of a bond falls, its fixed interest and principal payments represent a higher return to a new buyer, so its yield rises; when the price rises, the yield falls. Prices change as investors revise expectations for future Federal Reserve policy, inflation and real interest rates, the compensation they require for holding longer maturities, and the balance between Treasury supply and investor demand. Those forces can push two-year, ten-year and other maturities in different directions.

The basic relationship: price and yield move in opposite directions

A Treasury security promises specified cash flows: coupon payments, if any, and repayment of principal at maturity. Those promised dollars do not change simply because the security is traded in the market. What changes is the price a buyer pays for them.

Suppose a Treasury will pay $1,000 at maturity and its other cash flows imply a particular return when the bond trades at $1,000. If investors later bid the price down to $950, the same payments are being purchased for less money. The buyer’s yield to maturity is therefore higher. If demand pushes the price to $1,050, the buyer pays more for the same payments and the implied yield is lower.

This inverse relationship applies continuously in the secondary market. A Treasury auction can set an initial price and yield, but subsequent trading changes the quoted yield as buyers and sellers reassess the security. Coupon rate, maturity, accrued interest and the exact yield convention affect the calculation, yet the direction is consistent: lower price means higher yield, and higher price means lower yield.

What a Treasury yield represents

A nominal Treasury yield is the annualized return implied by a bond’s market price and promised nominal-dollar cash flows. It is not simply the Federal Reserve’s current policy rate. A useful approximation for a longer-term nominal yield is:

long-term yield ≈ expected average short-term interest rate over the bond’s life + term premium.

Both parts are estimates rather than directly observable quantities. Investors’ expectations about future short rates must be inferred from market prices, and the term premium depends on the model used to separate compensation for risk from expected rates. The decomposition helps explain movements, but it is not a quoted component on a Treasury screen.

Federal Reserve policy and expected short-term rates

The policy rate affects the front end first

The Federal Reserve sets a target range for the federal funds rate, which influences overnight and other short-term financing conditions. Treasury yields incorporate expectations about where short-term rates will be in the future, so yields can move before the Federal Reserve changes its target.

If investors begin to expect higher policy rates, two-year and other short maturities commonly rise because their returns are closely tied to the anticipated near-term path. An announcement that inflation is proving persistent, for example, may lead traders to price fewer rate cuts or more rate increases. Treasury prices fall and yields rise even if the current target range is unchanged.

Long maturities average many years of expectations

A ten-year yield reflects expected short-term rates across roughly a decade, not just today’s overnight rate. A surprise that changes expectations for the next few meetings can move the two-year yield substantially while leaving the ten-year yield little changed. Conversely, a shift in the perceived long-run inflation, growth or fiscal outlook can move ten-year and thirty-year yields more than two-year yields.

The Federal Reserve does not directly set every Treasury yield. Markets set Treasury prices, with policy expectations one important input.

Inflation and real interest rates

Why expected inflation can lift nominal yields

Treasury coupons and principal on conventional securities are paid in nominal dollars. If investors expect those dollars to buy less in the future because inflation will be higher, they may demand a higher nominal yield. A rise in expected real interest rates can also raise nominal yields by increasing the return investors require after inflation.

Economic data can affect both expectations at once. Stronger growth may lead markets to expect higher real rates and a less-accommodative policy path. A negative supply shock can weaken growth while pushing inflation higher, creating opposing pressures on different parts of the yield.

Nominal Treasuries versus TIPS

Treasury Inflation-Protected Securities (TIPS) provide a market-based way to compare nominal and inflation-linked yields. The difference between a nominal Treasury yield and a comparable-maturity TIPS real yield is commonly called inflation compensation or breakeven inflation.

Breakeven inflation is not a clean reading of what investors expect consumer prices to do. It also reflects inflation risk premiums and the relative liquidity of the two markets. Federal Reserve research notes that liquidity effects were especially important in the early years of the TIPS market. When using this comparison, identify the maturity and date, and describe the result as market inflation compensation rather than an exact inflation forecast.

The term premium: compensation for holding duration

Holding a long-maturity bond exposes an investor to changes in interest rates and inflation over a longer period. Investors may require extra compensation for that uncertainty instead of rolling over a sequence of short-term securities. That compensation is the term premium.

The Federal Reserve’s Three-Factor Nominal Term Structure Model defines it this way: “Thus, the term premium in yields is defined as yield minus the expected average short rate (over the life of the bond), and the term premium in forward rates is defined as forward rate minus the expected short rate (for the same horizon as the forward rate contract).”

A term premium can be positive or negative. It can rise when uncertainty increases, when the market must absorb more long-duration debt, or when investors place less value on Treasuries as a hedge. It can fall, or become negative, when strong demand for safe, liquid duration allows investors to accept less compensation.

Term-premium estimates are model outputs. Different models use different assumptions and data, so they can be imprecise and can change when the model is revised. A statement that a ten-year yield rose because its term premium rose should identify the model and date behind that estimate.

Treasury supply, auctions and investor demand

The price effect of supply and demand

If investors want more Treasuries at a given maturity than are available, prices can rise and yields can fall. Greater net issuance, or weaker demand, can have the opposite effect. The impact depends on maturity, auction conditions, the mix of buyers, positioning and what the market had already anticipated.

An announced increase in borrowing may therefore move yields before the securities are issued. Conversely, a large auction need not push yields higher if investors had expected it and are willing to absorb the bonds.

What a recent Federal Reserve estimate does—and does not—show

A September 2026 Federal Reserve discussion paper by Daniel Beltran and Canlin Li estimates that a $100 billion increase in Treasury supply currently raises five-year yields by approximately 3 basis points. That is a model estimate for the paper’s five-year-yield specification, not a fixed rule for every maturity, auction or market regime.

The paper also describes a more price-sensitive market as less price-insensitive foreign official participation has been offset by a larger role for hedge funds and other private investors. A market with more price-sensitive buyers may require a larger yield adjustment to absorb unexpected supply. The estimated relationship can change as the investor base, monetary policy and financial conditions change.

Economic outlook, safe-haven demand and risk

Growth and policy expectations

A stronger economic outlook can raise yields when investors expect faster growth, higher real rates or a Federal Reserve that will keep policy restrictive for longer. A weaker outlook can lower yields when markets anticipate rate cuts or seek the relative safety and liquidity of Treasuries.

The relationship is not mechanical. A shock that hurts output but raises inflation can push short rates and nominal yields in different directions. The market’s response depends on which component—expected policy, real rates, inflation compensation or term premium—changes most.

Flight-to-quality demand

During episodes of market stress, investors may buy Treasuries because they are highly liquid and generally viewed as safe relative to riskier assets. That demand can lift prices and lower yields, particularly at maturities favored for hedging. If the stress instead raises concerns about inflation, government financing or market liquidity, the usual safe-haven response can be weaker or uneven across maturities.

A February 12, 2026 Federal Reserve staff analysis of far-forward rates found that estimated real risk premiums had risen substantially and offered perceived risks from adverse supply shocks and debt sustainability as plausible explanations. The analysis is an interpretation based on decompositions and risk models, not proof that either factor caused a particular day’s move or an official Federal Reserve policy statement.

Why the yield curve can move in different directions

The yield curve is the collection of yields for different maturities on a given date. It is not one interest rate. Each point reflects a different blend of expected short rates, inflation-related compensation, term premium, supply and demand.

Maturity or comparison What it is most sensitive to How to interpret a move
Very short maturities Near-term policy expectations and money-market conditions A rise often signals expectations for higher short rates or tighter near-term funding conditions.
Two-year Treasury Expected Federal Reserve policy over the nearer term Often reacts quickly to changes in expected rate cuts or increases.
Ten-year Treasury Expected short rates over a longer horizon plus term premium Can move on long-run growth, inflation, fiscal, supply or hedging news even when near-term policy expectations are stable.
Thirty-year Treasury Very long-run inflation, real-rate and duration-risk compensation May be especially sensitive to long-duration supply and changes in investors’ required compensation.
Nominal Treasury minus comparable TIPS Market inflation compensation plus risk and liquidity effects Useful as a market measure, but not an exact inflation forecast.

An upward-sloping curve can reflect higher expected future short rates, a positive term premium or both. An inverted curve can reflect expected rate cuts, a low or negative term premium, or strong demand for longer-term safe assets. The slope alone does not identify the cause.

How to investigate a Treasury-yield move

  1. Record the exact maturity and date. A two-year move and a ten-year move answer different questions. Yield quotes change continuously, so preserve the observation time or daily close.
  2. Identify the security type. State whether the quote is a nominal Treasury yield or a TIPS real yield. Do not compare unlike maturities or instruments without saying so.
  3. Check the short-rate path. Look for changes in market expectations about upcoming Federal Reserve meetings, rate cuts, hikes and the likely terminal policy rate.
  4. Separate inflation from real-rate news. Compare nominal yields with comparable TIPS yields, while labeling the difference inflation compensation and noting its risk-premium and liquidity limitations.
  5. Consider the term premium. If using a decomposition, name the model and treat the expected-rate and term-premium pieces as estimates, not observed prices.
  6. Check supply and demand context. Review Treasury refunding announcements, auction sizes, auction results, investor participation and whether the information was already expected.
  7. Assess risk sentiment. Determine whether a move coincided with safe-haven buying, a change in equity or credit risk, or concerns about inflation, fiscal sustainability or market liquidity.
  8. Use a consistent curve source. The Federal Reserve’s nominal curve is a smoothed staff estimate based on Treasury coupon securities. It excludes bills, floating-rate notes, and on-the-run and first-off-the-run notes and bonds, whose liquidity and repo-market premiums can distort comparisons. The series is generally updated weekly and may be delayed, revised or changed methodologically.

Common interpretation mistakes

  • “The Fed raised the ten-year rate.” The Fed sets a target range for the federal funds rate; market trading sets Treasury yields.
  • “A long yield is the market’s forecast of one future rate.” It reflects an average expected short-rate path plus term premium across the bond’s life.
  • “Breakeven inflation equals expected inflation.” Risk premiums and TIPS liquidity mean it is an imperfect market measure.
  • “More Treasury issuance always adds the same number of basis points.” Supply effects depend on maturity, investor composition, market conditions and expectations. The 3-basis-point estimate applies to a specific 2026 five-year model.
  • “The curve’s slope proves why yields moved.” The same slope can arise from different combinations of policy expectations, inflation, term premium and demand.
  • “A model decomposition is directly observed.” Expected rates and term premiums must be estimated and are sensitive to methodology.

What to report when comparing yields

A clear comparison should include the maturity, observation date, nominal or real status, data source and whether an inflation number is a breakeven measure or a separate expectation estimate. For long rates, state whether a term-premium estimate is included and which model produced it. Align dates when comparing Treasury and TIPS yields, and remember that a smoothed curve estimate may not match a specific tradable security.

For current observations, consult the official Treasury or Federal Reserve data series and publish the observation date and maturity. No single live yield level is permanent: quotes change throughout the trading day, and staff-model series can be revised.
