Re:

What a Reverse Stock Split Means for Your Shares and Cost Basis

A reverse stock split leaves you with fewer shares, not automatically more investment value. Here is how to check your new share count, cost basis and any cash paid for a fractional share.

A reverse stock split exchanges a set number of existing shares for fewer new shares. In a one-for-ten split, for example, 10 old shares become 1 new share. Your share count falls and the quoted price may adjust upward proportionately, but the split alone does not increase the value of your investment. Your total tax basis generally carries over to the remaining shares, raising basis per share; cash paid instead of a fractional share may have separate tax consequences.

What happens to your shares in a reverse stock split?

The company sets a ratio that determines how many old shares are exchanged for each new share. The arithmetic is straightforward: under a one-for-ten reverse split, a holder with 10,000 shares would have 1,000 shares after the exchange, before any fractional-share treatment. The SEC uses this kind of example to explain mechanics, not to forecast the stock’s value.

The issuer’s corporate-action notice specifies the ratio, effective date, and how fractions are handled. Depending on the terms, a holder whose position does not divide evenly may receive cash instead of a fractional share. Do not assume the issuer or every brokerage account will handle fractions in the same way.

For example, a position of 105 old shares in a one-for-ten split represents 10.5 new shares mathematically. That does not tell you whether you will end up holding 10.5 shares, receive cash for the half share, or have some other outcome under the terms. The notice and your broker’s processing records determine what happened in your account.

Why a company may do it

A company may use a reverse split to lift a low quoted share price or try to meet an exchange’s minimum bid-price requirement. That is a corporate objective, not evidence that the company’s operations or financial condition have improved, or that it will remain listed. The SEC notes that state corporate law and the issuer’s articles and bylaws govern the company’s authority and whether shareholder approval is required.

The company’s stated reason is useful context, but it is not a prediction. An exchange-compliance objective and a change in the optics of a low share price are different ways to describe a possible rationale; neither establishes that the business has become stronger or that the stock will perform better. Consider the company’s current filings and surrounding circumstances rather than treating the split announcement as a signal on its own.

Where to find the terms

For a U.S. reporting company, split information may appear in a Form 8-K, 10-Q, or 10-K. A proxy statement may matter if shareholder approval is required; depending on the facts, a Schedule 13E-3 filing may also be relevant. Search the specific company in SEC EDGAR and read the issuer’s notice rather than relying on a general description of reverse splits. The SEC’s overview is at Investor.gov: Reverse Stock Splits.

There is no single filing or approval process that applies to every company. The SEC explains that state corporate law and the company’s governing documents generally control whether a reverse split can be declared and whether shareholder approval is required. Look for the terms of the particular corporate action, including the ratio, effective date, and fractional-share treatment, instead of assuming that another company’s process applies.

Does a reverse split change the value of your investment?

Not by itself. If a one-for-ten split reduces your position from 10 shares to 1, the quoted price may adjust to roughly ten times its pre-split level at the adjustment. That arithmetic does not create extra economic value: fewer shares represent the corresponding ownership interest. The market price can then move for ordinary trading or company-specific reasons, and an investor can lose money after the split.

A higher per-share quote can make a stock appear different, but it does not establish that the underlying business is stronger. Treat an exchange-compliance objective and an attempt to change the optics of a low share price as possible rationales, not forecasts of performance. The SEC and FINRA also urge caution when evaluating dormant shell companies and aggressive promotion. A reverse split can occur alongside such circumstances, but the split alone is not proof of manipulation or fraud; assess the surrounding facts and current filings. See the SEC and FINRA investor alert on dormant shell companies.

The quoted price may not continue at the mechanically adjusted level after trading resumes. The adjustment is a way of expressing the exchanged shares at a different per-share scale; it does not guarantee a particular market price. Evaluate later price movements separately from the share-count arithmetic, and do not treat the ratio as a measure of the company’s future value.

How do you calculate cost basis after a reverse split?

In general, the aggregate basis assigned to the shares carries over, while the basis per share changes to reflect the smaller share count. For example, suppose you own 100 shares with a total basis of $1,000 and they become 10 shares in a one-for-ten reverse split. If no fraction is cashed out, the same $1,000 aggregate basis corresponds to $100 per post-split share.

That example is only arithmetic. If you bought shares at different prices or on different dates, keep the tax lots distinct and allocate basis lot by lot. Replacing all lots with one average can conceal differences in purchase date and holding period that matter if you later sell shares or receive cash for a fraction.

For instance, if two separate lots each convert into whole shares, calculate the adjusted per-share basis within each lot using that lot’s own aggregate basis and post-split share count. Do not combine a lower-basis lot and a higher-basis lot into a single average merely because the account now shows fewer shares. The IRS guidance describes a lot-by-lot approach for shares bought at different prices; preserve the original purchase dates and records alongside the adjusted quantities.

The IRS says stock splits do not create a taxable event and explains that aggregate basis remains unchanged while basis per share is adjusted. Its FAQ illustrates the rule with a conventional split that issues additional shares, so apply the principle carefully to a reverse split and check the issuer’s corporate-action basis information and current tax-year instructions. Read the IRS explanation at IRS Topic No. 703, Stocks (Options, Splits, Traders).

Brokerage systems may update share quantities and tax-lot displays as part of processing the corporate action. If a displayed basis or lot history appears to have been averaged, omitted, or changed unexpectedly, compare it with your own acquisition records and the issuer’s corporate-action information. Keep enough detail to explain both the original lots and how their share counts and per-share basis were adjusted.

Do you owe taxes after a reverse stock split?

The exchange itself generally is not a taxable event under the IRS’s stock-split guidance. That does not mean every transaction associated with a reverse split is automatically tax-free. The key distinction is whether you receive only replacement shares or whether the issuer pays cash for a fractional share.

If you receive replacement shares

When your shares convert without a cash payment for a fraction, the general basis treatment is to carry forward the aggregate basis and adjust it across the new shares. Keep the original purchase records and the corporate-action statement so you can substantiate the adjusted lots when you eventually sell.

If you receive cash instead of a fractional share

Cash in lieu may be treated as a separate disposition of the fractional interest. In one SEC-filed issuer disclosure, the company described U.S. holders as generally recognizing gain or loss equal to the cash received minus the basis allocated to the fraction; the holding period could affect whether that result was long-term. That is transaction-specific issuer tax discussion, not a universal ruling for every investor or corporate action. The result can depend on the transaction structure, your status, account type, and applicable law, so do not assume the payment is tax-free or that every holder has the same reporting obligation.

For your position, check the issuer’s tax explanation and the brokerage transaction record. If cash was paid, identify the fraction’s allocated basis and holding period, then follow current tax instructions for your circumstances. Seek qualified tax advice if the records conflict or the treatment is unclear.

The IRS statement that a stock split itself does not create a taxable event should not be read as a blanket rule that any cash associated with a corporate action is tax-free. The cash-in-lieu discussion comes from a company filing about a particular transaction, and your own treatment may depend on the facts. In particular, keep the share exchange separate in your records from any cash payment used to settle a fractional interest.

Why did your broker pay cash after the split?

Your post-split entitlement may have included a fraction that the issuer chose to settle in cash rather than issue as a partial share. For instance, if the exchange ratio leaves a position that is not a whole number of new shares, the corporate-action terms may provide for cash in lieu. The exact calculation and valuation method come from the issuer’s terms; do not infer them from the split ratio alone.

Compare the amount and transaction date shown by your broker with the issuer’s notice or filing. Also check whether the brokerage statement shows the fractional-share basis allocation and whether it reports the payment on a tax document or transaction record. A cash credit is not the same thing as additional shares, and its possible tax treatment should be evaluated separately from the share exchange.

If the cash amount or date does not match what you expected, check the company’s stated fractional-share treatment and ask your broker how the corporate action was applied to your account. A ratio tells you how old shares convert mathematically; by itself, it does not specify how a partial new share is valued or settled. Keep the answer and related transaction record with your tax-lot documents.

How to check your shares and records after a reverse split

  1. Find the official terms. Read the company notice or applicable SEC filing for the ratio, effective date, and treatment of fractional shares.
  2. Reconcile the share count. Apply the ratio to your pre-split position and compare the expected whole-share result with your brokerage account after processing.
  3. Check for cash in lieu. If the terms call for cash for a fraction, compare the broker’s amount and transaction record with the corporate-action details.
  4. Review your tax lots. Confirm that aggregate basis has carried over and that basis per share and lot-level holding periods reflect the new share count and any fractional disposition.
  5. Keep the supporting documents. Save the issuer notice, brokerage statement, purchase records, and any tax form or transaction record related to the action.

Broker records are useful, but compare them with the issuer’s official terms—especially if a fraction was paid in cash or your position contained multiple purchase lots. The company’s notice, your account records, and current tax instructions are the practical documents to resolve discrepancies.

When checking the account, look at more than the headline share balance. Confirm the post-action whole-share quantity, any cash credit, the effective date or processing date shown, and the adjusted basis assigned to each lot. If the account history does not clearly show how a fraction was settled, use the broker’s transaction record and the issuer’s notice to trace the result rather than treating a cash credit or revised share count as self-explanatory.

Frequently Asked Questions

What happens to my shares in a reverse stock split?

The issuer exchanges a specified block of old shares for fewer new shares. In a one-for-ten split, 10 old shares convert to 1 new share. If your position does not convert into a whole number of new shares, the issuer’s terms may provide for cash instead of a fractional share. Check the company notice and your brokerage records for your exact result.

Does a reverse split change the value of my investment?

Not by itself. The number of shares falls and the quoted price may adjust upward proportionately at the exchange, but those changes do not create extra economic value. The market price can move afterward, so the split does not guarantee that your investment’s value will be maintained.

How do I calculate cost basis after a reverse stock split?

Generally, carry forward the aggregate basis and allocate it across the smaller number of shares, which raises basis per share. Keep different purchase lots separate and adjust each lot using its own basis and share count. If the issuer pays cash for a fraction, check the basis allocated to that fractional interest separately.

Do I owe taxes after a reverse stock split?

The share exchange itself generally is not a taxable event under the IRS’s stock-split guidance. Cash paid instead of issuing a fractional share may be treated as a separate disposition and could result in gain or loss. The outcome depends on the transaction and your circumstances; consult the issuer’s tax information and current tax instructions.

Why did my broker pay cash after a reverse split?

The terms may have called for settling a fractional share in cash rather than issuing a partial share. Compare the payment and transaction record with the issuer’s notice, and check whether the broker recorded the fraction’s basis and any related tax reporting information.

The Bottom Line

A reverse split reduces your share count; it does not by itself add value or erase your original basis. Verify the ratio and fractional-share terms in the issuer’s notice, then reconcile your post-split shares, cash in lieu, and lot-level basis with your broker records. Tax treatment can differ when cash is paid for a fraction, so use the transaction’s documents and current tax instructions for your situation.
