Understanding NDAs: Key Benefits and Drawbacks

An NDA can protect trade secrets and define confidential information, but federal law limits some clauses, especially those that would block reports of wrongdoing. Here is what to check before you sign.

A nondisclosure agreement (NDA) is a contract that sets expectations about confidential information. Its legitimate job is to define what a recipient may not disclose or misuse, and it can support the protection of trade secrets and proprietary business information. Its limits matter just as much. Signing an NDA does not guarantee secrecy, does not make every clause enforceable, and under U.S. federal law some confidentiality terms cannot stop a person from reporting certain conduct.

This guide draws on U.S. federal statutes and federal agency materials. It does not survey state law, every employment setting, contract defenses, or the law of other countries, and it is not legal advice on a specific agreement. Whether a particular clause is enforceable depends on its exact wording and the facts of the situation.

What an NDA is meant to protect

An NDA identifies information that is not public, limits who may see it and what it may be used for, and states what happens when the relationship ends. People sign them when sharing business plans, technical designs, pricing, or other non-public material with a prospective buyer, investor, vendor, contractor, or employee, and sometimes as part of a dispute settlement.

Federal law treats trade secrets and proprietary information as interests worth protecting. The Defend Trade Secrets Act and the Speak Out Act both reflect that an employer may legitimately protect this kind of information. An NDA is one way to document the expectation, but the protection a party actually receives depends on the agreement’s wording, the facts, and the law that applies.

Benefits: why parties use NDAs

  • It makes the information boundary explicit. A well-drafted agreement states what is covered, the purpose for which it may be used, who may receive it, which information is excluded, how long the obligation lasts, and what happens at the end of the relationship. Those points are the elements that turn a vague expectation into something both sides can point to.
  • It supports trade-secret and proprietary protection. Written confidentiality terms give a business a documented basis for asserting that certain information was shared in confidence and should not be misused.
  • It sets expectations before information changes hands. Agreeing on terms at the start of talks, employment, or a vendor relationship is simpler than negotiating them after a disclosure has already happened.
  • It can be mutual. When both sides share information, the agreement can impose obligations on each. Reciprocity is one of the features the EEOC Digest guidance on confidentiality terms in settlement agreements favors in that context.

Federal statutes do not prescribe a single mandatory form or a standard duration for an NDA, so these elements are drafting considerations rather than universal requirements.

Drawbacks and practical limits

Vague or sweeping language

An agreement that covers “all information” or anything learned during a relationship, without a clear definition, makes it harder for a signer to know what is covered. Unclear boundaries also give both sides more room to disagree about whether the agreement was breached.

Conflicting documents

An SEC administrative order concerning GQG Partners found that conflicting provisions in a separation-related NDA, an employee confidentiality agreement, and a whistleblower policy created confusion that impeded whistleblowing. That finding is specific to the matter in that order. It shows how inconsistent documents can cause problems, but it is not proof that every NDA behaves this way.

A chilling effect on reporting

Written testimony hosted by the EEOC, by Debra S. Katz and Hannah Alejandro of Katz, Marshall & Banks LLP, argues that threatening or broad workplace confidentiality language can suppress discussion and reporting. This is attributed legal analysis, not binding agency guidance. The date of the testimony is not clear from the published page, so treat it as a perspective on the risk rather than a dated finding.

Can an NDA stop you from reporting wrongdoing?

Not in every case. Whether a confidentiality term can restrict a report depends on what is reported, to whom, and what the agreement says. Two federal rules set the most important limits.

Sexual assault and sexual harassment disputes

The Speak Out Act, 42 U.S.C. § 19403, limits judicial enforcement of covered nondisclosure and nondisparagement clauses agreed to before a dispute arises. For a sexual assault or sexual harassment dispute where the alleged conduct violated federal, tribal, or state law, such a pre-dispute clause is not judicially enforceable. The Act was enacted on December 7, 2022.

The Act has defined limits. It preserves state and local laws that protect speech at least as much, and it does not prevent an employer and an employee from protecting trade secrets or proprietary information. The statute states:

“Nothing in this chapter shall prohibit an employer and an employee from protecting trade secrets or proprietary information.” (Speak Out Act, 42 U.S.C. § 19403(d))

The Act does not make NDAs illegal, and it does not invalidate every confidentiality term in a settlement.

Trade-secret disclosures

The Defend Trade Secrets Act, 18 U.S.C. § 1833, gives a separate immunity. A person is not liable under federal or state trade-secret law for a disclosure that is:

  • made in confidence to a federal, state, or local government official, or to an attorney, solely to report or investigate a suspected violation of law; or
  • made in a court filing that is filed under seal.

A person who files an employer-retaliation lawsuit may also use trade-secret information with their attorney and in court, under the statute’s conditions.

Employers must give notice of this immunity in covered employee agreements, or may cross-reference a policy document that explains the employer’s reporting policy. Read the notice provision of § 1833 in full, because the statute also limits certain remedies against an employee who did not receive the notice. This immunity covers confidential reporting and sealed filings. It is not blanket immunity for publicly disclosing trade secrets.

Are NDAs enforceable?

Sometimes, but not automatically. Signing a document does not make every clause enforceable. The federal limits described above apply regardless of how the agreement is labeled, and other defenses may apply under state contract law. The federal sources behind this guide do not establish those general contract defenses or how state courts treat particular clauses, so the answer for a specific agreement requires looking at the text, the relationship, and the governing jurisdiction.

A clause that is vague about what is covered is also harder to apply, because the parties may disagree about whether a given disclosure falls inside it. No reliable, dated statistic on how often NDAs are enforced or breached is established by the sources behind this article, so none is offered here.

What to check before signing

Compare the actual text on each of the following points rather than relying on the title or on a summary from the other side.

Two of these points carry particular weight. The reporting carveout is the first place to look in any agreement that touches employment or a dispute. For settlements, the EEOC Digest guidance on confidentiality terms favors specificity and reciprocity, but that guidance addresses settlement agreements and should not be treated as a rule for every NDA.

A review sequence for a proposed NDA

  1. Identify the setting: a business deal, a job offer or employment relationship, or the settlement of a dispute. The rules that matter differ by setting.
  2. Find the reporting carveout and any protected-disclosure language. If the agreement is with an employee, check whether it contains the trade-secret immunity notice or cross-references a reporting policy.
  3. If the agreement involves a possible sexual assault or sexual harassment dispute, check whether the clause was agreed before any dispute arose, since the Speak Out Act limits enforcement of that kind of clause.
  4. Check any policies the agreement references, such as an employee confidentiality agreement or a whistleblower policy, for conflicts with the NDA.
  5. Before signing an agreement that affects employment, a dispute, or valuable trade secrets, have a lawyer familiar with the relevant state and federal law review the text and the facts.
