Understanding Crypto Exchanges: How CEXs and DEXs Work

Crypto exchanges let people buy, sell, or swap digital assets. Learn how centralized and decentralized exchanges differ in custody, trading, costs, and risks.

A cryptocurrency exchange is a service or protocol for buying, selling, or swapping digital assets. On a centralized exchange (CEX), a company typically manages accounts, custody, and trading; on a decentralized exchange (DEX), smart contracts execute trades from users’ wallets. The practical difference is largely about who controls the assets and who is responsible when something goes wrong.

What is a crypto exchange?

A crypto exchange brings together people or systems that want to trade digital assets. Depending on the service, it may also let customers use traditional money to buy crypto, hold assets on their behalf, or transfer assets to another wallet. “Exchange” can mean a company-run platform or a set of blockchain-based smart contracts, so the label alone does not tell you who controls your funds.

The two broad models are centralized exchanges (CEXs) and decentralized exchanges (DEXs). They can both facilitate trades, but they differ in how orders are handled, where assets are held, and who has control of access.

What is the difference between a CEX and a DEX?

Who operates it A company runs the platform and its trading infrastructure. Smart contracts on a blockchain carry out trades; an interface may help users interact with them.
Where assets are held For assets held on the platform, the company typically controls the wallets and records customer balances in an internal ledger. Users trade from self-custody wallets; the DEX does not typically hold their assets between trades.
How a trade is handled The platform commonly matches buy and sell orders through its own trading system. A user signs a blockchain transaction. Many DEXs use automated market makers, which price trades using the assets available in liquidity pools.
Account and access Usually involves a platform account and may involve identity checks. The company controls account access and may offer account recovery. Requires a compatible wallet and the ability to manage its keys and approve transactions. The user is generally responsible for wallet recovery.
Typical trade-offs Can simplify onboarding, fiat transfers, and support, but introduces reliance on the company for custody, withdrawals, and platform access. Can preserve user control between trades, but puts more responsibility on the user and exposes trades to smart-contract, liquidity, and transaction risks.

These are common patterns, not guarantees about every product. A company-operated service may offer different custody arrangements across products, and DEX interfaces can differ in what they let users do. Check the terms and mechanics of the specific service.

How do crypto exchanges work?

How a CEX processes a trade

A CEX commonly asks a customer to create an account and, depending on the platform and jurisdiction, complete identity checks. When a customer deposits crypto, the platform may hold it in platform-controlled wallets and credit the customer’s account in its internal ledger. A trade can then update balances on that ledger without immediately recording a separate blockchain transaction for every buy or sell. Withdrawals move assets from the platform to an external wallet, subject to the service’s procedures and availability.

This setup can make trading and account management feel familiar, but customers depend on the platform to safeguard assets, maintain accurate account records, process withdrawals, and keep the service available. The company may also provide fiat on-ramps, trading tools, or customer support; features and requirements vary by provider and location.

How a DEX processes a trade

A DEX uses smart contracts deployed on a blockchain. A user connects a self-custody wallet, chooses a trade, reviews the details, and signs a transaction. The contract executes the trade on-chain, and the resulting transaction is recorded on the blockchain.

Many DEXs use automated market makers (AMMs) rather than matching individual buy and sell orders. An AMM holds tokens in a liquidity pool and calculates a trade price based on the pool’s composition. A trade that is large relative to the available liquidity can shift the price as it executes. The displayed execution price and price impact are distinct from any network fee or separate platform fee.

What costs can affect a trade?

A headline trading fee is only one part of the total cost. On either model, consider the spread—the difference between prices at which you can buy and sell—as well as any trading and withdrawal charges. A DEX trade can also incur a blockchain network fee, and low pool liquidity or a large order can increase price impact. Fees and supported payment methods vary by provider, product, country, and time; check the current terms for the exact service rather than relying on a general rate.

Do I need a wallet to use a crypto exchange?

Not necessarily. To use a CEX, you commonly create an account and may be able to buy or trade without setting up an external wallet. If you withdraw crypto, you will need a destination address on a supported network; that address can belong to a wallet you control or another service that accepts the asset and network.

A DEX generally requires a compatible self-custody wallet, because you connect the wallet and sign the trade yourself. The wallet stores the keys that authorize transactions; it does not hold coins in the same way a bank account holds cash. A hardware wallet is optional, not a requirement for using a CEX or DEX. Whatever wallet you use, protect its recovery phrase: anyone who obtains the phrase may be able to control the associated assets, and losing it can mean losing access.

What should you compare before choosing a service?

There is no universal “best exchange.” Availability, features, costs, asset support, and legal requirements depend on the country and the specific product. Use these checks to compare options without treating a provider’s headline claims as a guarantee.

  1. Confirm availability and rules where you live. Check whether the service and the particular product are available to you, and understand the applicable local rules. A US regulatory statement does not establish the rules in other countries.
  2. Understand custody and recovery. Find out who controls the keys to assets held with the service and what process applies if you lose access to an account. With self-custody, you—not the exchange—are responsible for protecting the keys and recovery phrase.
  3. Calculate the full cost. Review trading fees, spreads, withdrawal charges, and, for a DEX, network fees and likely price impact. Check the current schedule for the exact product and account location.
  4. Check the exact asset and network. A service may support a token on one blockchain but not another. Sending an asset through an unsupported network can result in loss or require difficult recovery. On a DEX, also inspect pool liquidity and the expected execution price before signing.
  5. Assess security and operations. Look at account protections, custody disclosures, withdrawal controls, incident history, and how outages are handled. A proof-of-reserves statement is a limited disclosure; by itself, it does not prove that all customer liabilities are covered or guarantee access to funds.
  6. Weigh ease of use against control. A CEX may be simpler for a first purchase or fiat transfer and may offer customer support. A DEX requires wallet setup and more direct responsibility for each transaction.

What risks come with CEXs and DEXs?

Risks of a CEX

With a custodial platform, customers rely on the company to protect assets and honor account balances and withdrawals. Possible risks include insolvency or other counterparty problems, cyberattacks, account compromise, withdrawal restrictions, service outages, and changes in service or access in a particular jurisdiction. If the platform is unavailable, customers may be unable to trade or withdraw when they want to.

Risks of a DEX

Self-custody shifts responsibility to the user. Losing the private keys or recovery phrase, approving a transaction without understanding it, or interacting with a malicious token contract can lead to loss. Smart-contract vulnerabilities can put funds at risk, while congestion, thin liquidity, and price movement during execution can affect a trade. A transaction signed on a blockchain may be difficult or impossible to reverse.

Risks shared by both models

Crypto prices can fall sharply, and using an exchange or wallet does not protect an investment from market losses. Neither custody model removes the need to understand what asset is being traded, how it can be transferred, and what could prevent access to it.

How does regulation affect crypto exchanges?

Rules depend on where a user lives, the asset, the transaction, and the service being provided; they also change over time. In the United States, the SEC announced on March 17, 2026, that it had issued an interpretation of how federal securities laws apply to crypto assets and certain transactions, with the CFTC providing related guidance. The SEC release describes categories including digital commodities, collectibles, tools, stablecoins, and digital securities, and activities such as airdrops, protocol mining, staking, and wrapping. This is US-specific guidance, not a global rule.

The SEC’s educational resource “Transactions Involving Crypto Assets,” updated April 29, 2026, explains that an offer or sale of an asset that is not itself a security can still be subject to securities laws if the transaction involves an investment contract. Its discussion describes elements associated with the Howey test. For readers in the United States, the SEC and CFTC materials are relevant official sources, but they do not determine the rules of every country or resolve every question about a particular product. Readers elsewhere should consult current official information for their own jurisdiction.

Identity checks and other compliance requirements also depend on jurisdiction and service. Georgetown’s April 2025 Digital Asset Exchanges Explainer discusses US anti-money-laundering and KYC obligations for covered money-service businesses and the roles of FinCEN, the SEC, and the CFTC; it predates the SEC/CFTC interpretive material issued in 2026 and should not be treated as a complete account of current law.

Which model fits a particular need?

A CEX may suit someone who values a company-operated account, a simpler fiat on-ramp, or support for account access. That convenience comes with dependence on the platform’s custody and operations. A DEX may suit someone who wants to trade directly from a self-custody wallet and is prepared to manage keys, review transactions, and assess smart-contract and liquidity risks. Neither model is automatically safer, cheaper, or legally available for every person or asset.

Before placing a trade, verify the provider or protocol, supported asset and network, current costs, withdrawal or transaction details, and the risks you are accepting. Do not treat a security claim or proof-of-reserves statement as a guarantee that assets will always be accessible.
