Treasury Notes vs. Dividend Stocks: How Taxes and Inflation Affect Returns

Treasury interest is federally taxable but exempt from state and local income taxes; stock dividends may qualify for lower federal rates. Inflation, market prices, taxes and holding period determine the real return.

Treasury notes offer scheduled interest and repayment of principal at maturity; dividend stocks offer distributions and potential price gains, but neither dividends nor share prices are guaranteed. Tax treatment and inflation can change what each investment ultimately puts in your pocket. Treasury note interest is federally taxable but exempt from state and local income taxes. Stock dividends may be taxed as ordinary income or, if specific requirements are met, at preferential federal rates. A conventional note’s fixed nominal payments do not adjust for inflation, while stock prices and dividends can rise or fall. The right comparison is therefore after-tax, inflation-adjusted total return for a stated holding period—not simply a note’s yield versus a stock’s dividend yield.

What you are comparing

A Treasury note is a marketable U.S. government debt security with a stated interest rate and maturity. Its scheduled payments are nominal: inflation does not automatically increase the interest or principal promised by a conventional note. If you sell before maturity, the sale price can differ from what you paid; if you hold to maturity, your return still depends on the purchase price, interest received, taxes, and what inflation did to purchasing power.

A dividend stock is an ownership share in a company that may distribute part of its earnings to shareholders. The company can change, reduce, suspend, or omit a dividend, and the market price can rise or fall. Dividend yield describes a dividend relative to a share price; it is not a guaranteed total return or a forecast of the share’s future value.

For a fair comparison, include income received, reinvestment, any change in the security’s sale price, taxes, inflation, and the time you held it. Those inputs differ by investor and by market path, so there is no universal winner.

Income is only one part of return

It is tempting to put a note’s interest rate next to a stock’s dividend yield and choose the larger number. But those figures do not represent equivalent promises. A note has stated interest under its terms, while a company’s dividend is a distribution it may change or stop. Meanwhile, the stock’s total return includes any gain or loss in share price, and a note sold before maturity may also have a market-price gain or loss. A higher current dividend yield is not, by itself, evidence of a higher future return.

There are also different ways to use the income. If you spend interest or dividends, the cash flow matters directly to your budget. If you reinvest it, the timing and price at which it is reinvested affect the eventual value. Comparisons should state which assumption they use rather than quietly treating every payment as if it were reinvested at the same rate.

How are Treasury notes taxed?

Interest from Treasury bills, notes, and bonds is subject to federal income tax and exempt from state and local income taxes. TreasuryDirect summarizes the rule: “What you earn from your Treasury marketable securities is subject to federal tax but is exempt from state and local taxes.” The IRS states the same federal and state-tax treatment in Publication 550; TreasuryDirect provides its tax guidance for marketable securities.

The state and local exemption applies to Treasury interest, not to every investment-related item in every circumstance. Consider the tax treatment of any gain or loss if you sell a note before maturity separately, and consult the rules that apply to your tax situation.

What the Treasury exemption does—and does not—mean

The exemption is useful when comparing taxable interest with other income, particularly for an investor whose state or locality taxes income. It reduces the state and local income-tax burden on Treasury interest relative to interest that is taxable under those rules. It does not make note interest federally tax-free, and it does not tell you the investment’s total after-tax return by itself.

For example, a comparison that subtracts federal tax from Treasury interest but ignores the state-tax exemption would miss an important difference. The reverse mistake is to treat the exemption as proof that Treasuries always outperform dividend stocks after tax. Stock dividends have their own federal classifications, applicable state rules, and potential price changes. The useful comparison is specific to the investor and accounts for all relevant income and ending value.

Are dividends taxed as ordinary income?

Not necessarily. The IRS generally treats ordinary dividends as ordinary income unless they are identified as qualified or otherwise receive different treatment. Qualified dividends may be eligible for the same maximum federal rates as net capital gain—0%, 15%, or 20%—if the dividend and the investor meet the applicable requirements. These are maximum rates, not a promise that a particular investor will pay one of them; tax circumstances matter.

For common stock, one holding-period requirement is owning the shares for more than 60 days during the 121-day period that begins 60 days before the ex-dividend date. The ex-dividend date is relevant because it determines who is entitled to the next dividend. Buying a stock shortly before that date does not by itself make the dividend qualified. Other rules about the payer and type of distribution also apply. See IRS Publication 550 (2025) for the federal rules. Do not assume that a federal dividend classification determines state tax treatment.

Why “dividend” is not a tax category by itself

A stock’s payment label does not establish its federal tax rate. The relevant question is whether the distribution is treated as ordinary or meets the rules for qualified dividends. The common-stock holding-period threshold is one part of the test, not the only one: the payer and distribution type matter too. Investors should use the tax reporting and IRS guidance applicable to the specific distribution rather than assume that every dividend receives preferential rates.

The threshold also makes the dates of purchase and sale relevant. A brief ownership period around a payment date may not satisfy the more-than-60-days test. Counting days incorrectly or treating the 121-day window as a generic annual holding period can lead to a mistaken estimate of after-tax income. If dividend tax treatment is central to a comparison, confirm the rules for the particular shares and period.

How inflation changes the comparison

Conventional Treasury notes

A conventional note promises nominal payments rather than a purchasing-power adjustment. If prices rise faster than the note’s nominal return over your holding period, the money you receive can buy less than it could at the outset. This is inflation risk even if all scheduled payments arrive.

That distinction separates nominal return from real return. Nominal return describes the dollars earned; real return considers what those dollars can buy after prices have changed. Receiving the promised principal and interest is not the same thing as preserving purchasing power. A comparison that reports only dollars received can therefore look favorable while concealing a loss in real buying power.

Dividend stocks

A company may increase its dividend or grow in value, but it is not contractually required to do either. A dividend can remain unchanged while prices rise, grow more slowly than inflation, or be cut. Share prices also respond to company results and market conditions. Stocks therefore do not provide a guaranteed inflation adjustment.

Potential growth is not a direct substitute for an inflation-linked promise. A company’s distributions and share value can change, and an investor’s result depends on both the security and the market path. A stock may outperform inflation over one period and underperform it over another. Do not infer a dependable inflation hedge from a company’s current yield or a history of dividend payments alone.

TIPS as an inflation-linked Treasury alternative

Treasury Inflation-Protected Securities (TIPS) adjust principal using the Consumer Price Index (CPI). TreasuryDirect says it adjusts TIPS principal using a version of the CPI from the Bureau of Labor Statistics. Interest is paid on the adjusted principal, so the dollar amount of interest can change as principal changes. Principal may rise or fall during the term as the index changes; at maturity, TreasuryDirect says the investor receives adjusted principal or original principal, whichever is greater. TIPS thus have an inflation-linked mechanism that conventional notes lack, but their value and payments are not the same as those of a fixed-principal note.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The inflation adjustment has a tax-timing consequence: TreasuryDirect reports annual changes in TIPS principal on Form 1099-OID, including changes the investor has not received as cash because payment of principal occurs at maturity. TIPS interest and inflation-related principal adjustments are subject to federal tax, while TIPS earnings are exempt from state and local income taxes. Do not treat an increase in adjusted principal as tax-free until sale or maturity. See TreasuryDirect’s TIPS page and its tax guidance.

TIPS product terms to know

TreasuryDirect lists TIPS maturities of 5, 10, and 30 years and a $100 minimum purchase on its TIPS page. These are product terms, not performance figures, and investors should check current terms before acting. The maturity floor is specific: at maturity, the investor receives adjusted principal or original principal, whichever is greater. It does not mean the principal adjustment can never fall during the term, nor does it eliminate the effects of taxes, market prices, or the timing of a sale.

The annual Form 1099-OID reporting also matters for cash planning. An inflation-related principal increase may be reported for federal tax purposes in a year when the investor has not received that increase as cash at maturity. In a taxable-account comparison, account for this potential difference between a reported adjustment and cash in hand. The provided tax guidance does not support calling the adjustment tax-free until maturity.

Tax and inflation mechanics at a glance

Feature Conventional Treasury note Dividend stock TIPS
Income or payment Stated interest; principal due at maturity, subject to the security’s terms. Dividend, if declared; amount and continuation are not guaranteed. Interest paid on CPI-adjusted principal; principal changes with the index.
Federal tax Interest is federally taxable. Dividends may be ordinary or qualified; qualified dividends may receive 0%, 15%, or 20% maximum federal rates when requirements are met. Interest is federally taxable; annual inflation-related principal changes are reported on Form 1099-OID.
State and local income tax Interest is exempt. Do not assume a state treatment from the federal classification; applicable rules vary. Earnings are exempt.
Inflation adjustment No automatic CPI adjustment to fixed nominal payments. No contractual CPI adjustment; price and dividends can rise or fall. Principal is CPI-adjusted; at maturity, adjusted principal or original principal, whichever is greater, is paid.

Tax rules in the table summarize the federal guidance of IRS Publication 550 (2025) and TreasuryDirect’s tax guidance and TIPS information. Your state tax treatment of stock dividends depends on the rules applicable to you.

How to compare likely outcomes for your situation

  1. Set the same measurement period. Choose the dates and holding period you want to compare. A short-term stock outcome is not directly comparable to a note held to maturity unless you account for the different sale and reinvestment assumptions.
  2. Use the actual purchase price. A note’s coupon is not necessarily its yield if purchased at a premium or discount. For a stock, record the share price paid and the dividends actually received rather than relying on a displayed yield as a total-return estimate.
  3. Count all cash flows. Include note interest or stock dividends, and state whether income is spent or reinvested. If reinvested, include the timing and price of reinvestment.
  4. Include the ending value. Use the note’s maturity payment if held to maturity, or an actual/assumed sale price if sold sooner. For stock, include the share price at the end of the period. Price changes can dominate the income component.
  5. Apply taxes to the relevant income and transactions. Account for federal tax, the Treasury interest state-tax exemption, whether stock dividends qualify, and any applicable tax on a sale. Tax-advantaged accounts may change when or how taxes apply, so the taxable-account comparison may not fit them.
  6. Convert nominal outcomes to purchasing power. Compare the after-tax value with inflation over the same period. A positive nominal return can still represent a loss of purchasing power.
  7. Assess risk and liquidity alongside the result. A note sold before maturity is exposed to market-price changes; a stock’s price and dividend can fluctuate. Consider whether you can hold through volatility and whether you may need to sell early.

Make the assumptions visible

A useful comparison can be written as a set of explicit assumptions rather than a single yield-versus-yield claim. Record the purchase date and price, whether the note is held to maturity or sold, the stock’s actual dividend payments, whether income is spent or reinvested, and the ending sale value. Then identify which tax assumptions apply and how inflation over the period changes purchasing power. If any ending value or future payment is only an estimate, label it as an assumption rather than a known result.

Consider also whether the two investments are being compared in a taxable or tax-advantaged account. In a taxable account, the federal tax character of interest or dividends and the state-tax exemption for Treasury interest are relevant. Tax-advantaged account rules may change the timing or manner in which taxes apply, so a result calculated for a taxable account may not describe that account. The available tax guidance does not establish a single tax result for every account or investor.

Which factors matter most for the decision?

  • Need for predictable contractual cash flows: a note’s stated interest and maturity structure differ from a stock dividend that a company may change.
  • State and local taxes: Treasury interest has a specific exemption; dividend income should be evaluated under the investor’s applicable rules.
  • Inflation concern: conventional notes do not adjust principal for CPI. TIPS have a CPI adjustment, while stocks offer only uncertain potential price and dividend growth.
  • Holding period: holding a note to maturity differs from selling it early, and the qualified-dividend holding period can affect the federal tax treatment of stock dividends.
  • Account type: taxable and tax-advantaged accounts can produce different tax timing and net outcomes.
  • Return objective: compare total return and purchasing power, not income yield alone. Higher potential income or growth comes with different risks and uncertainty.

Risk, liquidity, and the possibility of selling early

A note’s maturity date provides a defined point for repayment under its terms, but an investor who sells earlier receives a market price, which may differ from the purchase price. That means a planned early sale changes the comparison: maturity value alone is not a suitable measure of the note’s ending value. The same principle applies to a stock, whose market price can be higher or lower when the investor needs to sell.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Liquidity and timing matter because an investor may not be able to choose the most favorable moment to sell. A need for cash before maturity can expose a noteholder to market-price changes; a stockholder may face both price movement and a changed or omitted dividend. These risks are different, not interchangeable. A comparison should consider whether the planned holding period is realistic and whether the investor can tolerate the relevant fluctuations.

Important limits on a headline comparison

A quoted Treasury rate and a stock’s current dividend yield are snapshots, not matched forecasts. They do not by themselves account for purchase price, a change in market value, reinvestment, taxes, inflation, or volatility. Nor does the tax advantage of Treasury interest at the state and local level establish that a note will have a higher after-tax return than a stock. The result depends on the securities chosen, their prices, the investor’s tax status, the holding period, inflation, and the path of markets and company distributions.

The official sources summarized here explain tax mechanics and product features, but they do not provide a matched historical or forward-looking total-return series for Treasury notes and dividend stocks. That means they cannot support a numerical claim that one category has always or will always produced the better result. Any such comparison would need to define the securities, dates, reinvestment assumptions, taxes, inflation measure, and treatment of price changes.

Costs and taxes should not be blurred together. The tax guidance explains federal taxation and the state and local exemption for Treasury interest; it does not establish a universal transaction-cost figure for either investment. If costs apply to a particular purchase, sale, or account, use the actual terms relevant to that transaction rather than inserting a generic estimate.

Are Treasury interest payments exempt from state taxes?

Yes. TreasuryDirect and IRS Publication 550 state that interest from Treasury bills, notes, and bonds is exempt from state and local income taxes, although it remains federally taxable.

Are dividends taxed as ordinary income?

Ordinary dividends are generally treated as ordinary income unless identified otherwise. Qualified dividends may receive the same maximum federal rates as net capital gain—0%, 15%, or 20%—when the applicable requirements are met.

When are dividends qualified?

The payer, distribution type, and holding-period rules matter. For common stock, one requirement is holding the shares for more than 60 days during the 121-day period beginning 60 days before the ex-dividend date. Consult IRS Publication 550 for the full federal rules.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Do Treasury notes keep up with inflation?

Conventional Treasury notes make fixed nominal payments and do not automatically adjust principal or interest for inflation. If inflation outpaces the nominal return, purchasing power can fall.

How do TIPS protect against inflation?

TIPS adjust principal using CPI, and interest is paid on the adjusted principal. Principal can fall during the term, but at maturity TreasuryDirect says the investor receives adjusted principal or original principal, whichever is greater. Annual principal changes are reported on Form 1099-OID, which can create a tax-timing issue.

Which has the higher after-tax, inflation-adjusted return: Treasury notes or dividend stocks?

There is no universal answer supported by the available sources. The result depends on purchase price, income, reinvestment, ending value, taxes, inflation, holding period, account type, and market performance.

The Bottom Line

Compare Treasury notes and dividend stocks using the same dates and holding period, and include income, ending value, taxes, reinvestment, and inflation. Treasury interest has a state and local income-tax exemption but remains federally taxable; dividends may be ordinary or qualified, and stock prices and distributions can change. Conventional notes do not adjust for inflation, while TIPS use CPI-linked principal with a distinct tax-timing consequence. None of these mechanics makes one option a universal return winner.
