Re:

SAFE Notes vs. Priced Equity Rounds: How Allocation Rights Differ

A SAFE’s conversion shares and a right to buy new securities in a priced round are separate. Here is how caps, discounts, pro rata side letters and cap-table assumptions affect the answer.

No. Holding a SAFE does not automatically give you a right to buy securities in the next priced equity round. A SAFE normally converts into shares when that financing closes, according to its cap, discount and other terms. The separate ability to invest additional money in the round and preserve your ownership is a pro rata or participation right. In Y Combinator’s standard approach, that right is optional and documented in a side letter, not built into the SAFE itself.

Your signed SAFE, any side letter and the financing documents control the result for a specific company. The distinction matters because conversion can give you shares without reserving any of the new shares being sold for cash in the round.

The direct answer: conversion is not a round allocation

A SAFE (Simple Agreement for Future Equity) is a contract under which an investor provides money now in exchange for the right to receive shares later. Before conversion, YC describes a SAFE as neither stock nor debt: it does not pay interest and has no maturity date. When the company completes a qualifying priced equity financing, the SAFE generally converts automatically under its own formula and then terminates.

That conversion answers one question: how many shares does the SAFE holder receive for the money already invested? It does not answer a different question: may the holder send more money to buy part of the new securities issued in the priced round? The second right exists only if the applicable contract grants it. A holder may therefore convert into preferred shares and still have no reserved allocation in the new-money tranche.

Y Combinator summarizes the distinction this way: “Pro rata rights let an investor invest money into your startup’s future equity financing to keep their ownership percentage of your startup from shrinking.” The right is an opportunity to invest, not free shares and not an automatic feature of every SAFE.

How a SAFE converts when a priced financing occurs

What the SAFE determines

The SAFE sets the conversion mechanics in advance. Depending on the form, the key economic terms can include a valuation cap, a discount, a most-favored-nation (MFN) provision or a combination of these terms. At conversion, the company applies the contract to the capitalization and financing data to determine the number of shares issued to the SAFE holder.

A valuation cap establishes the highest valuation used for the SAFE’s conversion-price calculation. A discount gives the SAFE holder a lower per-share price than the price paid by new-money investors in the round. YC’s conversion explanation says a cap-price SAFE converts at the better of its SAFE Price or the price paid by new-money investors, while a discount SAFE converts at a discount to the round price. The signed document and the company’s capitalization inputs determine the actual result.

What the SAFE holder receives

The result of conversion is shares—often the preferred stock issued in the priced financing—calculated under the SAFE rather than purchased with a new check in that financing. The holder’s conversion shares are not the same transaction as subscribing for the new securities sold to lead and follow-on investors.

What conversion does not promise

Conversion does not, by itself, promise a board seat, the full set of rights negotiated by new-money investors or a further investment opportunity. Those matters are addressed in the financing documents and any separate agreements. A SAFE’s conversion right should not be treated as a substitute for reviewing the preferred-stock terms or an investor-rights package.

What a priced equity round does differently

A priced equity financing sets a share price at the closing and sells shares under negotiated preferred-stock terms. The lead investor may seek a board seat and other rights, privileges and preferences. YC describes priced rounds as common for Series A and later financings, although that is a description of common practice rather than a legal requirement.

A SAFE postpones the share-price determination. Its cap or discount supplies a conversion rule for the later financing. The priced round, by contrast, establishes the price and security terms for the new money immediately. A SAFE holder who converts participates in the capitalization created by that conversion; an investor exercising a pro rata right buys part of the round’s newly issued securities at the round price and terms, subject to the applicable documents.

Do SAFE investors get pro rata rights?

Not automatically. YC’s standard SAFE materials describe pro rata participation as optional and separate from the SAFE. The right is commonly placed in a side letter. Other issuers may use different forms, and some investors negotiate participation rights in other financing or investor-rights documents. You must read the documents for the particular investment.

What the right allows

A pro rata right lets the investor invest additional money in a later financing to maintain a specified ownership percentage, or to purchase a specified portion of the new money, as the contract defines. It is a contractual opportunity: the investor may exercise it but is not required to invest.

What the right does not allow

  • It does not grant free shares.
  • It does not convert the original SAFE into more shares than the SAFE formula provides.
  • It does not guarantee that the investor can buy any amount the investor chooses; the side letter may set a percentage, cap, eligibility rule or other limit.
  • It does not operate without the notices, deadlines and conditions written into the agreement.

YC’s illustrative participation amount

In its primer for a post-money SAFE, YC gives an example of a side letter allowing an investor to purchase 10% of the new money raised in the next equity financing. If the Series A raises $5 million, that contractual amount would be up to $500,000. This is an illustration of a negotiated participation amount, not a default entitlement for all SAFE holders or all rounds. The actual side letter may define the percentage differently or impose additional conditions.

SAFE conversion and pro rata participation compared

Question SAFE conversion Pro rata or participation right
When does it operate? Usually automatically when the company closes a qualifying priced equity financing, as specified by the SAFE. Only when the holder elects to invest and follows the exercise process in the applicable agreement.
Where is it documented? In the signed SAFE and its amendments. Often in a separate side letter or another investor-rights document; the specific contract controls.
What does the investor provide? No new money at the conversion event; the original SAFE investment is exchanged under its formula. Additional cash for securities issued in the priced financing.
How is the price determined? By the SAFE’s cap, discount, MFN and related conversion provisions, applied to the financing and capitalization data. Usually the price and terms offered in the priced financing, subject to the participation document.
What does the investor receive? Conversion shares calculated under the SAFE. New securities purchased with the additional investment.
Is an allocation automatic? Conversion shares are issued according to the SAFE when its trigger occurs. No. The right is an optional opportunity to invest, and the amount is limited by the contract.
Does it prevent dilution? No. Conversion establishes the holder’s ownership before considering any later investment. It can help maintain ownership if the holder invests the required amount and the right is exercised correctly.
Are other investor rights included? Not necessarily; do not assume conversion supplies all rights of a new-money investor. Only the rights expressly granted in the financing documents or side letter apply.

Ownership math: why the cap is not a guaranteed round percentage

YC’s post-money illustration

YC explains that, for its post-money SAFE, dividing the investment by the post-money valuation cap estimates the ownership sold. Its example is $500,000 divided by a $6.7 million post-money cap, or approximately 7.5%. That figure illustrates the SAFE’s conversion-related ownership estimate. It is not a promise of an additional allocation in the next priced round.

What “post-money” means here

YC cautions that the post-money SAFE cap is post the SAFE investments and existing-capitalization assumptions, but not the new or increased option pool adopted as part of the priced financing. It is therefore not “post” the later equity round. If the round prices below the cap, the cap does not bind and the SAFE converts at the price paid by new-money investors.

Why a single percentage can mislead

The final ownership picture can change with other SAFEs or convertible instruments, the company’s capitalization, option-pool assumptions and the size and price of the new financing. A percentage calculated from one SAFE in isolation should not be presented as the holder’s guaranteed post-round ownership. YC’s conversion calculator is designed to model multiple SAFEs, caps, discounts, MFNs, an option pool and a priced financing together.

How to determine whether you have an allocation right

Use the documents, not the fact that you invested through a SAFE, as the decision rule. Gather the following before responding to a financing notice:

  1. Identify the exact SAFE. Check the form version, governing law, investment amount, valuation cap, discount, MFN language and the definition of the equity financing that triggers conversion.
  2. Locate every side letter. Search for “pro rata,” “participation,” “preemptive,” “future financing,” “right to purchase” and similar terms. Confirm whether the right is attached to the investor, the securities or a particular financing.
  3. Read the eligibility definition. The right may apply only to a holder meeting a minimum ownership, investment or accreditation condition, or only to a specified class of financing.
  4. Check the amount covered. Determine whether the document gives a percentage of new money, a percentage of the company, a fixed dollar amount or another formula. Do not treat the 10% example in YC’s primer as your own contractual percentage.
  5. Review the financing documents. The term sheet, stock-purchase agreement and investor-rights documents establish the price, security, closing conditions and any restrictions relevant to participation.
  6. Calendar notices and deadlines. A valid right can be lost if the holder misses the notice period, fails to deliver an election or does not fund by the stated closing date.
  7. Model the full cap table. Include all outstanding SAFEs and notes, conversion prices, the option pool and the proposed round. Compare the result with the company’s capitalization schedule and ask for an explanation of material differences.

Worked scenarios

Scenario 1: conversion with no participation right

An investor puts $500,000 into a post-money SAFE with a $6.7 million cap. The company later closes a priced round. The SAFE converts under its terms and the investor receives the resulting preferred shares. If no side letter or other document grants a participation right, the investor has no contractual basis to send an additional check merely because the SAFE converted.

Scenario 2: conversion plus an exercised right

The same investor has a side letter granting the right to purchase 10% of the new money in the next financing. If the company raises $5 million and the side letter uses that percentage, the investor may be entitled to invest up to $500,000, subject to the notice, eligibility and closing conditions. The investor first receives conversion shares under the SAFE and, if the right is exercised and funded, receives additional shares purchased in the round.

Scenario 3: the cap does not set the conversion price

If the priced financing’s valuation produces a price below the SAFE’s cap, the cap is not binding under the YC explanation. The SAFE converts at the price paid by new-money investors, or at the applicable discounted price if the SAFE includes a discount. The cap alone cannot determine the result without the financing price and the other contract terms.

Scenario 4: several instruments and an option pool

A company has multiple SAFEs with different caps, a discount SAFE, an MFN election and an option pool increase negotiated as part of the round. A simple investment-divided-by-cap calculation will not show each holder’s final percentage. The conversion inputs must be modeled together, and the resulting participation amount must then be calculated under the separate pro rata document.

Common mistakes and how to avoid them

  • Calling conversion an allocation. Say “conversion shares” for the securities issued under the SAFE and “participation purchase” for securities bought with new money.
  • Assuming every SAFE has pro rata rights. YC’s standard approach makes the right optional and separate. Other forms may differ.
  • Using the cap as the final ownership percentage. A post-money cap is an estimate tied to defined assumptions, not a complete post-financing cap table.
  • Ignoring the option pool. A new or increased pool in the priced financing can change dilution and conversion outcomes.
  • Confusing a percentage of new money with a percentage of the company. A right to buy 10% of a $5 million raise is a $500,000 purchase amount; it is not automatically 10% of the company.
  • Relying on a form from another country. YC lists separate forms for the United States, Canada, the Cayman Islands and Singapore. Language and legal consequences can vary by jurisdiction.
  • Skipping professional review. YC recommends consulting a lawyer licensed in the relevant country for non-US forms. A company-specific allocation question should be reviewed against the actual executed documents.

Jurisdiction, version and document limits

SAFE terminology is not a guarantee that two instruments are identical. YC publishes country-specific forms and educational explanations, while companies and investors may use amended versions or bespoke side letters. The governing-law clause, form version, amendments and financing definitions matter. A general explanation of YC’s standard documents cannot establish the rights in a particular company’s contract.

The financing documents also matter because a priced round can include negotiated rights, privileges and preferences that are not present in the SAFE. Conversion into preferred stock does not by itself prove that the holder receives every right granted to investors purchasing the new preferred stock. Confirm which documents the holder is signing or joining at the closing.

A practical decision rule

When asked, “Is a SAFE investor allocated shares in the priced round?”, answer in two parts. First, determine whether the SAFE’s conversion trigger has occurred and calculate the shares issued under the SAFE. Second, separately determine whether an enforceable participation right permits an additional purchase, how much can be invested and what deadline applies. If the second document or clause is absent, do not infer an allocation from the existence of the SAFE.

That two-step analysis keeps the economics and the paperwork aligned: conversion accounts for the original investment; pro rata participation, when granted and exercised, accounts for new money.
