Index Funds vs ETFs: Which Is Better for Long-Term Indian Investors?

Neither an index mutual fund nor an ETF is automatically better for every long-term Indian investor. Both can provide exposure to an index; the key difference is how you buy and sell. Index mutual funds use the mutual-fund transaction process and are bought at NAV, while ETFs trade on an exchange at market prices that change during the trading session. Compare products tracking the same index by their costs and tracking records, then choose the format that fits how you invest.

Are index funds and ETFs the same?

They can pursue a similar investment objective without being the same kind of investment product. An index mutual fund holds all or most of the securities in its target index in corresponding proportions, aiming to provide index exposure. An ETF also seeks to track an index, but its units are bought and sold on a stock exchange rather than through the usual mutual-fund transaction process. SEBI explains the construction of index mutual funds and how ETFs trade on exchanges.

As an Amazon Associate I earn from qualifying purchases.

So the answer to “Are ETFs and index funds the same?” is: not in transaction format, even when their underlying index exposure is similar. Before comparing costs or returns, confirm that the products actually follow the same index. Two products tracking different benchmarks are not a like-for-like comparison.

The word “index fund” is often used casually to refer to any fund that follows an index, but in this comparison it means an index mutual fund, not an ETF. An ETF is also a fund that seeks index exposure; the practical distinction here is the route used to transact. That distinction matters because it changes how an order is placed, how the transaction price is determined, and which possible charges you should check.

How buying and selling works

Index mutual funds: mutual-fund transactions at NAV

An index mutual fund is bought or redeemed through the mutual-fund process. NSE describes traditional mutual-fund purchases as being made at the NAV published at the end of each trading day. You do not place an exchange order at a changing intraday market price. The amount invested and the applicable transaction process determine the units credited; check the scheme and platform for the specific mechanics and any applicable charges.

This NAV-based process may suit someone who wants to invest through a mutual-fund route without placing an exchange-traded order. It does not, by itself, establish that a fund is cheaper or tracks its index more closely.

NAV-based pricing also does not mean that an investor can ignore the scheme’s own terms. Minimum transaction amounts and any applicable charges need to be checked for the particular scheme and platform. The official pages cited here do not set out one charge schedule or minimum that applies to every index mutual fund. If you are comparing products, note the actual details for the route you intend to use rather than assuming all funds operate identically.

ETFs: exchange orders at market prices

An ETF trades on an exchange like a share. Its market price changes as trading takes place, so the price at which you transact may differ from a published NAV. As SEBI puts it, “Unlike regular mutual funds, ETFs trade like a common stock on the stock exchange and the price of an ETF changes as per the trading in the market takes place.” See SEBI’s ETF explanation.

To buy or sell ETF units, an investor needs access to exchange trading and should account for the relevant brokerage and demat charges. SEBI notes that ETF units cannot be bought or sold fractionally. This means an investor should check the prevailing unit price and practical minimum order amount rather than assume they can invest any arbitrary rupee amount. The exact outlay depends on the ETF’s market price and the number of whole units purchased.

Exchange access does not guarantee that every ETF will be equally easy or inexpensive to trade. Trading activity and transaction costs matter, especially for investors who expect to place frequent orders or invest small amounts. Avoid assuming that all ETFs have high liquidity or lower total cost simply because they trade on an exchange.

Before placing an ETF order, consider both the price shown in the market and the overall cost of making the trade. Brokerage and demat charges may apply, and their effect depends on your own account, transaction size and frequency. The available official comparison does not establish a universal charge amount, so there is no reliable one-size-fits-all calculation to apply to every investor. Check the costs that your broker and account actually impose.

Side-by-side comparison

Factor Index mutual fund ETF What it means for you
Transaction route Mutual-fund transaction; NSE describes purchases at NAV published at the end of each trading day. Exchange-traded; the market price changes as trades take place. Choose the transaction process you can use consistently and understand.
Account and transaction charges The official pages cited here do not establish one charge schedule that applies to all schemes or platforms. SEBI notes that broker commission and demat charges may apply. Check charges for the actual scheme, platform, broker, account and order pattern rather than assuming a universal cost.
Unit size Specific minimum investment or transaction requirements depend on the scheme and platform; verify them before investing. SEBI says ETF units cannot be bought or sold fractionally. For an ETF, plan around whole units and the market price; for a mutual fund, check the scheme’s stated transaction minimum.
Index tracking Returns can differ from the benchmark because of expenses or operating inefficiency. ETFs also seek to track an index; exact tracking is not guaranteed. Compare tracking records for the same benchmark and matching periods.
Useful comparison measures Expense ratio, tracking difference, tracking error and scheme details. Expense ratio, tracking difference, tracking error, trading conditions and transaction charges. A lower stated expense ratio alone does not establish which product delivers the better investor outcome.

The transaction and charge distinctions are described by NSE’s comparison of ETFs and other mutual funds and SEBI’s ETF investor page. The table is a framework, not a scheme-level ranking: actual charges and tracking records must be checked for the specific products you are considering.

Use the table to identify what needs checking, not to award a winner by product label. For example, an ETF’s exchange listing says how it is traded, but it does not tell you whether trading conditions are favourable or what your broker will charge. Likewise, NAV-based mutual-fund transactions explain the pricing route but do not prove that a particular scheme has the lowest expenses or closest tracking. Those are product-level questions that require comparable disclosures.

How to compare long-term costs and tracking

Start with the same benchmark

First confirm the benchmark index and the investment exposure. An index fund and ETF with different benchmarks cannot be compared meaningfully by putting their headline returns side by side. Even when they track the same index, compare data over matching periods and make sure you are looking at the same kind of return measure.

This first check avoids a common comparison mistake: treating two index-linked products as alternatives even though they follow different benchmarks. If the index differs, the products may represent different exposures, so the decision is not simply which structure tracks better. Decide which index exposure you want before comparing the available products.

Look beyond the expense ratio

The expense ratio is one part of ongoing cost, but it does not show the whole result an investor receives relative to the index. NSE identifies fund expenses among factors that can affect tracking. Inflows and outflows, corporate actions, index changes and cash held for liquidity can also affect the gap between portfolio performance and benchmark performance. A product with a lower stated expense ratio is not automatically the one that has tracked better over the period that matters to you.

For an ETF, the expense ratio is not the only cost to consider because transactions may also involve brokerage and demat charges. For a mutual fund, verify any scheme- or platform-specific charges that apply to your account. These costs cannot be compared accurately in the abstract: the investor’s transaction size and frequency, as well as the actual account and platform terms, matter. Avoid adding an assumed charge or quoting a generic total-cost figure when you have not checked the applicable terms.

Understand tracking difference and tracking error

Tracking difference is the annualized return difference between a fund and its benchmark. It helps show how far the fund’s return was from the index over a period. Tracking error measures the variability of the return differences. SEBI describes tracking error as the standard deviation of the differences between a portfolio’s returns and its benchmark’s returns over a period; it is not a promise that the fund will match or outperform the index. Read SEBI’s explanation of tracking error alongside NSE’s discussion of tracking error.

The measures answer different questions. Tracking difference describes the annualized return gap over the period examined; tracking error describes how variable that gap has been. A tracking-error figure is therefore not the amount by which a fund will underperform in a future year, nor is a low figure a guarantee of future results. Read each value with its definition and period rather than treating a number in isolation as a ranking.

For a long-term comparison, use the latest disclosures available for each scheme and compare like with like: same index, comparable periods and clearly identified measures. A single figure without its period or definition can mislead. Tracking error and tracking difference answer related but different questions; neither should be treated as a guarantee of future performance.

If one product’s disclosures cover a different period or use a different presentation from another’s, do not force them into a direct comparison. Look for matching windows and the same benchmark, then record the period alongside the figures. That makes it easier to distinguish a genuine difference in the disclosed record from a difference caused by comparing unlike data.

A practical decision process

  1. Identify your target index. Confirm the benchmark and relevant exposure for each candidate. If they differ, decide first which exposure you want; do not call the products direct alternatives just because both are index-linked.
  2. Choose the transaction route you can follow. For an index mutual fund, understand the mutual-fund purchase and redemption process and its NAV-based pricing. For an ETF, make sure you can place exchange orders and understand how a changing market price affects execution.
  3. Check the actual costs. Review the scheme’s expense ratio and any scheme- or platform-specific charges. For ETFs, include brokerage and demat charges that may apply, and consider your expected order size and frequency. Do not infer a universal charge schedule from the product label.
  4. Compare tracking disclosures over matching periods. Review tracking difference and tracking error for the same benchmark. Consider the period covered and the disclosed figures together with expenses, rather than picking solely on one measure.
  5. For an ETF, assess trading conditions and whole-unit orders. Check trading activity and the market price when you place an order. Since fractional ETF units are not available, confirm that the whole-unit order fits your intended investment amount.
  6. Make the choice in your own context. Prefer the format whose process and total costs you can manage and whose disclosed tracking record is acceptable for the benchmark you want. Without current, comparable scheme-level data and a defined investor context, there is no defensible universal winner.

One way to make this process concrete is to write down the candidates’ benchmark, expense ratio, tracking difference, tracking error and disclosure periods, then separately list the charges and transaction constraints that apply to your own route. For an ETF, include the whole-unit outlay at the market price and the relevant trading costs. For an index mutual fund, record the scheme and platform’s stated transaction requirements and applicable charges. This keeps fund-level comparisons separate from investor-specific transaction costs.

Which format may fit different investing routines?

An index mutual fund may fit an NAV-based routine

If you want to invest through the mutual-fund route and prefer transactions based on the applicable NAV process rather than exchange orders at changing market prices, an index mutual fund may fit that routine. Verify the actual scheme’s minimums, charges and tracking disclosures; those details are not universal across all funds or platforms.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

This can be a useful fit when you want the mutual-fund transaction process and do not want to make an exchange order for each transaction. It is a statement about process, not a claim that every fund is simpler, cheaper or more suitable. The product’s own terms and your platform’s charges still matter.

An ETF may fit an exchange-trading routine

If you already use exchange trading and want to buy or sell index exposure through exchange orders, an ETF may fit your process. That convenience must be weighed against whole-unit orders, market-price movement, trading activity, and any brokerage or demat charges that apply. The existence of an exchange listing alone does not prove that a particular ETF is inexpensive or straightforward to trade.

Exchange trading also means the transaction price is set by market activity during the session rather than by the end-of-day NAV process described for traditional mutual-fund purchases by NSE. That difference may matter to investors who care about the mechanics of placing an order. It does not establish a return advantage: the ETF still seeks to track its index, and its actual tracking record must be examined like that of an index mutual fund.

These are process-based distinctions, not performance predictions. Both structures can provide index exposure, and either can have tracking differences. Which one makes more sense depends on the particular product and the investor’s transaction needs.

Costs, taxes and claims to treat cautiously

Do not equate “ETF” with lower total cost or “index mutual fund” with higher cost. The relevant evidence is specific to the product and to your transactions: disclosed expenses and tracking, plus the charges associated with the route you use. For ETFs, possible broker commission and demat charges can matter; for mutual funds, check scheme- and platform-specific charges rather than assuming one universal schedule.

Tax treatment is not settled by this format comparison. It can depend on the fund category, holding period and investor circumstances, and no applicable tax comparison across those cases is established here. Do not choose between a specific index fund and ETF on a blanket claim that one format has a tax advantage; check current rules for your situation or consult a qualified tax professional.

Likewise, there is no current scheme-level evidence here to name a winning fund or ETF, quote a typical expense ratio, or claim that one format generally delivers better returns. The sound comparison is between actual products tracking the same index, using their disclosed records and your own transaction costs.

Be cautious with broad claims such as “all ETFs are liquid,” “ETFs always cost less,” or “index funds always track better.” Exchange access alone does not show how easy or inexpensive a particular ETF is to trade. A lower expense ratio alone does not show the full tracking outcome, and the format label does not supply a universal answer on taxes. Ask what product, benchmark, period and investor-specific charges support a claim before relying on it.

What to check before investing

  • Does each product track the same index and provide the exposure you intend?
  • What are the current expense ratio and disclosed tracking difference and tracking error, and do the periods match?
  • For the mutual-fund route, what are the scheme’s transaction requirements and applicable platform or scheme charges?
  • For the ETF, what whole-unit order can you place at the prevailing market price, and what brokerage, demat costs and trading conditions apply?
  • Are you comparing the specific costs and process you will actually face, rather than a generalization about all funds or ETFs?
  • Have you checked tax treatment for the particular product category and your holding period separately from the trading-format decision?

Keep a record of the date of the disclosures you use when comparing actual products, since scheme information and charges can change. The relevant comparison is not a permanent ranking between ETFs and index mutual funds; it is a decision based on the products and transaction terms available to you when you invest. Revisit the details if you later change platform, broker, investment size or trading frequency.

Frequently Asked Questions

Are ETFs and index funds the same?

They can both seek exposure to an index, but they use different transaction formats. An index mutual fund is bought or redeemed through the mutual-fund process, with NSE describing traditional mutual-fund purchases at end-of-day NAV. An ETF trades on an exchange at a market price that changes as trades take place. SEBI explains both index mutual funds and ETFs.

Which is cheaper for a long-term investor: an index mutual fund or an ETF?

There is no universal answer based on the format alone. Compare the actual products’ expense ratios and tracking records for the same index and comparable periods. Also include charges that apply to your route: SEBI notes that ETF investors may face broker commission and demat charges, while mutual-fund scheme and platform charges should be checked for the particular account.

Do I need a demat account to invest in an ETF?

ETF units are bought and sold on an exchange, and SEBI notes that demat charges may apply. Check the account and trading access required by the broker or platform you plan to use, along with any applicable charges. This is different from the mutual-fund transaction route used for an index mutual fund.

Can I buy a fraction of an ETF unit?

No. SEBI says ETF units cannot be bought or sold fractionally. Check the ETF’s market price and plan around whole units, so the practical minimum order amount may not match an arbitrary rupee amount you have in mind.

Are ETFs always more liquid or easier to sell than index mutual funds?

No blanket conclusion follows from exchange listing alone. Trading activity and transaction costs differ, and not every ETF is equally easy or inexpensive to trade. Check the specific ETF’s trading conditions and account charges rather than assuming every ETF has high liquidity.

Do index mutual funds or ETFs have a tax advantage?

The transaction-format comparison alone does not establish a tax advantage. Tax treatment can depend on the fund category, holding period and investor circumstances. Check current rules for the specific product and your situation rather than relying on a general claim about ETFs or index mutual funds.

How should I compare tracking between an index fund and an ETF?

First confirm that both follow the same benchmark. Then compare disclosed tracking difference and tracking error over matching periods. Tracking difference is an annualized return gap; tracking error measures the variability of return differences. Neither measure guarantees future performance.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The Bottom Line

Bottom line: Index mutual funds and ETFs can both provide index exposure, but neither is automatically better for every long-term Indian investor. Compare products tracking the same index by expense ratio and disclosed tracking difference and tracking error over matching periods. Then include the costs and practical constraints of your own transaction route: NAV-based mutual-fund transactions or ETF exchange orders, whole-unit purchases, trading conditions, and possible brokerage and demat charges. Choose the format you can use consistently; do not assume a universal winner, lower total cost or tax advantage.
