How Treasury Interest Is Taxed at the Federal and State Levels

Treasury interest is generally taxable federally and exempt from state and local income taxes, but reporting timing and state-return adjustments depend on the security and transaction.

Interest from directly held U.S. Treasury bills, notes, and bonds is generally taxable on your federal income tax return but exempt from state and local income taxes. That exemption does not make the interest federally tax-free, and you generally must report it even if you did not receive a tax form. The exact timing and state-return adjustment depend on the security, what happened during the year, and your state’s rules.

Federal tax: Treasury interest is taxable income

The federal rule is straightforward: interest from Treasury bills, notes, and bonds is subject to federal income tax. The Internal Revenue Service states in Publication 550 (2025), Investment Income and Expenses: “Interest income from Treasury bills, notes, and bonds is subject to federal income tax but is exempt from all state and local income taxes.” The U.S. Treasury gives the same general treatment for marketable securities in its TreasuryDirect tax-form guidance.

“State-tax-exempt” is therefore not synonymous with “tax-free.” Include taxable Treasury interest on your federal return for the year required by the security and transaction. The amount can affect your federal taxable income; your actual tax depends on your full tax situation. There is no single tax-savings figure that applies to every investor.

The IRS says taxable and tax-exempt interest must be reported even when you do not receive Form 1099-INT or Form 1099-OID. A missing form is not a reason to omit reportable interest. Keep your account statements and transaction records so you can determine what belongs on the return.

When to report interest depends on what you held

Treasury securities do not all produce reportable interest in the same way. A bill’s discount is generally recognized at maturity; notes and bonds generally pay interest periodically; and inflation adjustments or a sale can introduce additional items. Use the tax-year form and your transaction history rather than assuming that every amount is reported when cash reaches your bank account.

Security or event Typical federal treatment What to check
Treasury bill held to maturity The difference between the purchase price and face value is generally interest income reported in the year the bill is paid at maturity. Check the maturity date and the amount reported by TreasuryDirect or your broker. Reinvesting the maturity proceeds does not remove the interest from that year’s income.
Treasury note or bond Interest is generally paid every six months and reported for the year it is paid. Match the year’s payments to Form 1099-INT or your account records.
Note or bond sold between interest-payment dates The part of the sale price that represents accrued interest is reported as interest income for the year of sale. Separate accrued interest from any gain or loss on the sale; they are not interchangeable tax items.
Treasury Inflation-Protected Securities (TIPS) Inflation-protection gains or losses may appear on Form 1099-OID as changes in inflation-adjusted principal. Review the tax-year form and your transaction history to identify the amounts and their treatment.

Treasury bills: maturity can matter more than cash reinvestment

Bills are generally issued below face value. If you buy a bill for less than the amount paid at maturity, the difference is generally interest income. Under the IRS guidance, it is generally reported for the year the bill matures and is paid. If the proceeds are automatically reinvested in another bill, the original bill’s maturity does not disappear for tax purposes: the interest from the maturing bill remains reportable for that year.

This timing is useful to remember when reviewing a year-end account statement. A reinvestment may mean no cash was deposited into your checking account, but it does not by itself defer the original bill’s reportable interest.

Notes and bonds: use the payment year

Treasury notes and bonds generally pay interest twice a year. The interest is generally reported in the year paid. If you sell one between payment dates, the buyer may pay you an amount that includes interest accrued since the last payment. The accrued-interest portion is interest income for the sale year; it should not be treated as though the entire sale price were interest.

A sale can also produce a separate gain or loss. That is a different tax question from the interest component, and state treatment of a sale gain may differ from the treatment of qualifying Treasury interest. Keep the settlement statement or broker detail that identifies accrued interest and sale proceeds.

TIPS: check the inflation-adjustment reporting

TIPS principal changes with inflation, and TreasuryDirect says inflation-protection gains or losses may be reported on Form 1099-OID as inflation-adjusted principal changes. Do not assume the only potentially reportable item is a cash coupon payment. Consult the form issued for the tax year and the security’s transaction history to understand what was reported for your holding.

Find and reconcile your tax forms

For Treasury securities held in a TreasuryDirect account, annual tax forms can be retrieved online through the account. If your securities are held through a broker or dealer, that institution generally provides the relevant tax forms. Treasury interest is generally shown in box 3 of Form 1099-INT. TIPS inflation-adjustment amounts may appear on Form 1099-OID.

  1. Identify where each security was held. Gather the TreasuryDirect tax documents for securities in that account and the tax statements from each broker or dealer holding Treasury securities.
  2. Match the forms to your activity. Check bill maturities, note or bond interest payments, TIPS adjustments, and any sales or transfers during the tax year.
  3. Check for accrued interest and reinvestments. Review sale details for interest paid to you by a buyer and maturity details for bills whose proceeds were reinvested.
  4. Report amounts even if a form is absent. Use your records and the applicable federal instructions to determine reportable interest; do not treat a missing 1099 as an exemption.
  5. Keep supporting records. Save forms, statements, purchase and sale confirmations, and maturity information with your tax records in case amounts need to be reconciled.

These steps help locate and classify the information; they do not replace the federal return instructions for the particular tax year. If a form and your transaction records appear inconsistent, ask the issuer or broker for an explanation before assuming one amount is correct.

State and local exemption: apply it on your state return

Direct interest from U.S. Treasury bills, notes, and bonds is generally exempt from state and local income taxes. However, a federal return may already include the interest in federal taxable income, while a state return may require a subtraction or another adjustment to remove qualifying interest from state-taxable income. Follow the current instructions and forms for the state where you file; the mechanics are not necessarily identical from one state to another.

  1. Identify the income precisely. Determine whether the amount is interest from a Treasury obligation you held directly, a fund distribution, accrued interest received in a sale, sale gain, or income from an agency obligation.
  2. Find the current state-year instructions. Look for the state’s treatment of U.S. government obligations and the procedure for subtracting or otherwise adjusting qualifying income.
  3. Use the state’s eligibility definition. Do not assume that a payment connected to a government agency or a fund holding government securities qualifies in full.
  4. Enter only the qualifying amount in the specified place. Retain the issuer or fund tax information used to calculate it, and follow any state-specific requirements for documentation or allocation.

The IRS’s broad statement about direct Treasury interest does not tell you the line number, worksheet, or documentation required by your particular state. State forms and instructions for the filing year provide those details.

State examples show why the return procedure matters

Minnesota illustrates the distinction between a federal obligation and every asset that may be described as government-related. The Minnesota Department of Revenue says qualifying federal-obligation interest included in federal taxable income may be subtracted. Its rules address qualifying portions of certain mutual-fund dividends and some pass-through interest, and identify agencies whose obligations do not qualify. Minnesota also says gain from selling federal obligations or mutual funds containing them is not treated as exempt interest for this subtraction. These are Minnesota rules, not a template for other states. See the department’s U.S. Government Interest guidance.

Louisiana provides a different state-specific example: its Department of Revenue says qualifying interest and dividends from obligations issued directly by the U.S. government, including Treasury bills and savings bonds, are exempt and describes a deduction on the Louisiana income tax return. See the state’s guidance on U.S. government obligations. Neither example establishes what another state allows; use the authority and return instructions for your own filing state.

Direct Treasuries, funds, agencies, and sale proceeds are different

A security issued directly by the U.S. Treasury is not the same tax item as a distribution from a mutual fund, money-market fund, or other pooled investment that owns government securities. A fund distribution can contain income from several kinds of holdings. Only the portion that qualifies under the applicable state’s rules may receive the state exemption, and a state can prescribe how to establish that portion.

Minnesota, for example, discusses using a fund’s reported qualifying percentage for eligible federal-obligation income. That is a Minnesota-specific method. In another state, use that state’s definition and the fund’s year-end tax information if its instructions call for it. Do not subtract the fund’s entire distribution merely because its name or investment strategy refers to government securities.

Agency obligations also require care. The fact that an entity is federally related does not prove that its interest meets a state’s definition of exempt U.S. government-obligation income. Minnesota’s guidance expressly lists some agency obligations that do not qualify for its subtraction. The issuer and the state’s rules both matter.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Finally, classify sale proceeds correctly. Accrued interest included in a sale is interest income under the federal treatment described above, while the gain or loss on the security is a separate item. A state may exempt qualifying interest without exempting the sale gain. Minnesota makes that distinction for its subtraction; do not assume every state uses the same rule.

Savings bonds are related, but their federal timing differs

Series EE and I savings bonds are Treasury securities, but their federal interest timing is generally different from the marketable bills, notes, and bonds discussed above. IRS Topic 403 says savings-bond interest is generally included when the bond is redeemed, disposed of, or matures. A taxpayer may elect annual reporting instead, and a qualified education exclusion may apply if its requirements are met. Do not automatically apply the bill-maturity or six-month coupon rules to savings bonds.

The Louisiana example also refers to savings bonds in its state exemption guidance, but that does not establish how another state handles them. For a savings bond, check both the federal timing rule that applies to your reporting method and your state’s current treatment.

Common mistakes to avoid

  • Leaving interest off the federal return because it is state-exempt. State and local exemption does not erase federal taxation.
  • Omitting a bill’s interest because the proceeds were reinvested. A maturity generally remains reportable in the year it occurs.
  • Assuming no tax form means no reporting obligation. The reporting requirement can remain even when no 1099 arrives.
  • Subtracting a full fund distribution without checking its composition. A fund can hold both qualifying and nonqualifying investments, and state rules determine the eligible share.
  • Treating accrued interest and a sale gain as one amount. Accrued interest is interest income; sale gain or loss is a separate item.
  • Applying one state’s rules nationwide. Minnesota and Louisiana are examples only; eligibility and return mechanics must be checked state by state.

When to get additional tax help

A straightforward holding of Treasury securities can often be reported using the tax forms and return instructions, but ask a qualified tax professional or consult the state’s tax authority when the classification is unclear. Situations that merit extra care include secondary-market purchases, sales between coupon dates, TIPS adjustments, pooled fund distributions, pass-through holdings, and agency obligations whose state eligibility is uncertain.

Before seeking help, collect the tax forms, purchase and sale confirmations, maturity statements, and the fund or pass-through tax information for the year. Also identify the state return and tax year at issue. Those details make it possible to distinguish federal interest reporting from the separate question of whether, and how, a state subtraction applies.
