An AI-driven market correction is a useful scenario to test against—not a forecast that one is imminent. To stress-test your portfolio, map your underlying exposures, write down explicit hypothetical market shocks, estimate the dollar impact on each holding, and compare the total with the goal and time horizon your portfolio supports.
Why include an AI-related correction in a portfolio stress test?
Official financial bodies have described AI-related valuations and market concentration as potential sources of risk, not as proof that markets are mispriced or that a correction is about to happen. The Federal Reserve’s May 2026 Financial Stability Report says market participants were focused on AI-related equity valuations, debt-financed capital expenditure, and possible labor-market effects, and records concern that valuation worries could trigger a correction in risk assets. The Financial Stability Board and International Monetary Fund also identify ways high valuations, concentration, leverage, and AI-related optimism could contribute to or amplify downside risk.
These concerns make an AI-sensitive scenario worth examining alongside a broader downturn. They do not establish the timing, size, or likelihood of a loss in your own portfolio. Scenario analysis asks, “What if these assumptions occurred?” It does not predict what markets will do.
Step 1: Set the goal, time horizon, and loss you can tolerate
Start by identifying what the portfolio is for: for example, long-term retirement savings or a goal that requires spending money within a shorter period. Note when you expect to use the money and how much of a temporary decline you could tolerate without abandoning the plan or compromising that goal. The SEC’s investor education guidance says asset allocation depends on an investor’s time horizon and risk tolerance.

This is not a search for one universally correct loss limit. It is a way to judge the scenario results against your circumstances. A loss that might be manageable for a long-term goal could be disruptive if the money is needed soon.
Step 2: Look through the whole portfolio, not just the account list
Make an inventory of investments across accounts. Group them by asset class, sector, and geography, then check for large exposures to individual companies. Count a company held directly and through funds as part of the same underlying exposure; owning several funds does not necessarily mean you are diversified if their holdings overlap.

For mutual funds and ETFs, review the available holdings information, especially top positions and overlap among funds. The SEC cautions that narrowly focused funds may not provide diversification and recommends checking fund holdings. Step 3: Write down several hypothetical scenarios
For each scenario, specify which exposures are affected, the assumed price changes, how quickly the shock occurs, and whether you are also assuming changes in interest rates, credit conditions, or income. The assumptions are yours to choose for an educational estimate; the cited official sources do not prescribe a standard retail-investor template.

Compare scenarios by their breadth, severity, speed, spillovers, and estimated portfolio impact. This makes clear whether a larger loss comes from a harsher assumed price decline, more holdings being affected, or additional pressures such as rates or credit conditions.
Use the Federal Reserve’s bank scenario as context, not a household forecast
The Federal Reserve’s 2026 severely adverse supervisory scenario assumes equity prices fall about 58 percent over its first three quarters, with the VIX peaking at 72 percent in the second quarter. These are hypothetical values in a stress-test scenario for supervised banks, not a forecast for investors or recommended assumptions for a household portfolio. Step 4: Estimate the dollar effect holding by holding
For each holding, record its current dollar value and the hypothetical percentage change assigned to it in each scenario. Multiply the value by the assumed change to estimate its dollar gain or loss, then add the position-level estimates to get a portfolio total.
- Record the starting value. Use the current value of each holding and the portfolio total you are testing.
- Assign a scenario shock. Apply the stated hypothetical change for that holding’s exposure. In an AI-sensitive scenario, for example, distinguish concentrated AI-related or technology positions from other equities rather than silently applying one shock to every holding.
- Calculate the estimated change. Multiply each holding’s value by its assumed percentage change. Keep the sign clear: a decline is a loss.
- Add the estimates. Sum the holding-level changes to find the scenario’s estimated portfolio impact.
- Compare with the starting value and goal. Consider the estimated loss in dollars and as a share of the starting portfolio, then assess whether it would threaten the goal or time horizon.
This is a simplified estimate, not a model of actual future returns. Securities may respond differently from the assumptions, correlations can change during stress, and the calculation does not predict how the portfolio will perform.

Step 5: Decide what the results mean for your plan
For each scenario, ask whether the estimated loss could interfere with a near-term spending need or make you abandon the investment plan. If the result suggests your current allocation no longer fits your goal, horizon, or tolerance for loss, review the plan in that context. A stress test can expose a vulnerability; it cannot determine a suitable allocation or dictate a trade.
Step 6: Treat rebalancing as a separate decision
Rebalancing brings a portfolio back toward its original allocation. The SEC describes calendar-based and threshold-based approaches, but neither method makes a particular trade right for every investor. Consider whether a change is actually needed to restore the intended allocation, and account for possible transaction fees and tax consequences before acting. What the stress test can—and cannot—tell you
- It can: show where exposures overlap, estimate the portfolio’s response to clearly stated hypothetical shocks, and help you consider whether a loss would fit your goal and time horizon.
- It cannot: establish that an AI-driven correction will happen, predict its timing or severity, or guarantee how individual securities would behave.
- Its usefulness depends on: a complete inventory, transparent assumptions, and a willingness to distinguish a scenario estimate from a forecast.
