How to Reduce Capital Gains Tax When Selling Farmland

A farmland sale can combine capital gain, ordinary income, and recapture. Learn how to document basis and evaluate installment reporting, 1031 exchanges, and the new section 1062 payment election.

You may be able to reduce the tax due when selling farmland by documenting basis and improvements, allocating the sale price correctly, and choosing a sale structure that fits the property and buyer. Some options defer when gain is recognized or when tax is paid rather than eliminate tax. A whole-farm sale can also produce ordinary income—not just capital gain—because land, buildings, machinery, livestock, inventory, and a residence may be taxed differently.

The right plan depends on the assets sold, ownership and farming history, prior deductions, payment terms, and whether the transaction meets the rules for a deferral election. This guide covers U.S. federal rules and is general information, not individual tax advice. State tax treatment may differ.

Start by separating the farm into tax assets

A farmland sale is often a sale of several different assets under one contract. The first step is to determine what is being sold and calculate the gain or loss on each item, rather than treating the entire purchase price as one capital gain. IRS Publication 225 explains the asset-by-asset approach for farm sales.

Potential components include land, business-use buildings, machinery, livestock, inventory, and a personal residence. Business property may qualify for section 1231 treatment, but depreciation recapture and other special provisions can make some income ordinary. If a residence is included, any applicable home-sale exclusion is analyzed separately; it does not automatically shelter business property.

For each asset, the basic calculation begins with the amount realized, including the amount allocated to that asset and relevant transaction costs or liabilities, and subtracts adjusted basis. Adjusted basis generally starts with acquisition cost or another tax basis and is adjusted for capital improvements, depreciation, and other tax items. The amount and character of any gain depend on the asset and its history.

This classification matters even when the buyer offers one price for the whole farm. The contract allocation affects how the parties report the transaction and can change which rules apply to particular items. A supported allocation is not just paperwork: it helps determine how much gain is associated with real property, depreciable property, inventory, and any personal-use component. Have the allocation reviewed against the assets and available valuation evidence rather than treating the whole consideration as land proceeds.

Gather the records that determine basis and character

  • Purchase, inheritance, gift, or entity-formation records, including any original allocation among land, buildings, and other assets.
  • Invoices and other evidence for capital improvements, with enough detail to identify the affected asset.
  • Depreciation schedules and records of prior depreciation deductions for buildings, equipment, and other depreciable property.
  • Records of soil and water conservation expenses, conservation cost-sharing payments, and related deductions or exclusions.
  • Parcel maps, residence boundaries, and information about business versus personal use.
  • The draft sale contract, proposed asset allocations, debt payoff information, and transaction-cost estimates.
  • Ownership records for the individual, partnership, S corporation, trust, or other seller, plus the relevant farming-use history.

Missing records can make it harder to substantiate basis or determine recapture. Reconstruct the history before signing where possible; the contract’s allocation and the tax return should be consistent with the transaction’s actual assets and values. Keep prior returns and schedules that show deductions or depreciation, not only the original deeds and current closing documents. If the farm is owned through an entity, identify who reports the sale and who may need to make any available election.

Compare the available approaches before signing

These approaches address different parts of the tax and cash-flow problem. An installment sale can spread recognition of eligible gain as payments arrive. A section 1031 exchange can defer gain on qualifying real property if replacement-property rules are met. Section 1062, available for qualifying transactions for tax years beginning after July 4, 2025, is a way to pay the tax attributable to qualifying gain over four annual installments. None is a general tax-forgiveness provision.

Approach What may be deferred Key fit or requirement Important limitation
Installment sale Recognition of eligible gain as principal payments are received At least one payment is received after the year of sale, and the asset and transaction qualify Depreciation recapture is generally taxable in the sale year; farm inventory generally cannot be reported this way. Seller financing adds buyer-credit and cash-flow risk.
Section 1031 exchange Recognition of gain on qualifying business or investment real property exchanged for like-kind real property Eligible real property, qualifying use, replacement property, and properly structured exchange Real property held primarily for sale is excluded; cash or unlike property received can trigger recognized gain. It is not a route for deferring gain on machinery or inventory.
Section 1062 election Payment of net income tax attributable to qualifying farmland gain, in four equal annual installments Qualifying U.S. real property, farming-use history, an eligible individual buyer actively engaged in farming, and a qualifying enforceable restriction This defers tax payment, not the underlying gain or tax. Eligibility is narrow, and IRS regulations announced in September 2026 are proposed.

The table is a screening tool, not a determination that a particular sale qualifies. Asset allocation, recapture, entity ownership, state tax, and the transaction documents can change the result. Do not assume that installment reporting, a 1031 exchange, and section 1062 can be combined; have a tax professional analyze the actual structure and current rules.

When comparing options, look beyond the headline tax timing. Ask whether you need cash now or can accept payments over time; whether a replacement real property purchase is part of the plan; whether the buyer and land-use terms meet section 1062’s narrow conditions; and how much ordinary-income recapture may be due in the sale year. An agricultural tax advisor can coordinate the tax analysis with an agricultural real-estate attorney or appraiser where restrictions, allocations, or valuation are complex. If considering a 1031 exchange, consult a qualified intermediary before closing rather than after funds are in your control.

Use an installment sale only after modeling the note

An installment sale generally applies when at least one payment is received after the tax year of sale. If eligible, the seller typically reports the appropriate portion of gain as principal payments are collected, based on the transaction’s gross-profit percentage. The method can align some gain recognition with the buyer’s payment schedule, but it does not erase gain.

Model the tax and cash flow

Before agreeing to seller financing, have an advisor calculate the eligible gross profit and the amount of gain recognized under the proposed payment schedule. Review principal and interest separately, the note’s term, any down payment, security, default remedies, and whether the payment dates could concentrate income in a year with other income or tax changes. Interest is not the same as installment-sale gain and has its own tax treatment.

Consider whether the expected cash after taxes will cover obligations as they come due. A seller may be reporting gain over time while still needing cash for taxes, debt, professional fees, or a new property purchase. The buyer’s ability to pay is also a real economic risk: delayed or missed payments can disrupt both income and tax planning.

Ask to see a year-by-year projection using the actual proposed note, not just an estimate based on total price. The projection should distinguish principal receipts, interest, eligible gain reported as payments are received, and any amount that must be recognized earlier. Compare that schedule with an all-cash offer, while weighing the value of delayed gain recognition against the risk of carrying the buyer’s debt. A change to the down payment, term, or payment dates can affect the cash-flow picture, so revisit the analysis if the proposed terms change.

Identify what cannot simply be spread out

Depreciation recapture is generally included in income in the year of sale even if the seller receives payments later. That can create a tax bill before the corresponding cash arrives. Farm inventory generally cannot be included in installment reporting, and sales involving multiple asset classes or related parties can trigger additional rules. The allocation of the total price therefore matters to both eligibility and timing.

Ask the preparer to show the expected tax and cash receipts by year, not just the total sale price. If the buyer’s proposed note changes, revisit the model before executing an amendment or closing.

Consider a section 1031 exchange before receiving sale proceeds

A qualifying section 1031 exchange may postpone recognition of gain when business or investment real property is exchanged for like-kind real property. Under current federal rules, section 1031 applies only to real property; it does not defer gain on farm equipment, inventory, or other personal property. Property held primarily for sale is not eligible.

The exchange must be planned and documented as an exchange, rather than treated as a completed sale followed by a separate purchase. IRS Publication 225 discusses use of a qualified intermediary or qualifying trust as a safe harbor to avoid actual or constructive receipt of proceeds. The practical implication is important: get transaction-specific advice before closing or controlling the sale funds. Once proceeds are received or controlled, it may be too late to establish the intended exchange structure.

Check the replacement-property and proceeds details

  • Confirm that the relinquished and replacement properties meet the business-or-investment use and like-kind requirements.
  • Identify the replacement property and exchange structure with qualified tax and exchange professionals before the sale closes.
  • Review how debt, cash, and any non-like-kind property will be handled. Receipt of cash or unlike property can cause some gain to be recognized.
  • Keep the exchange agreements, property descriptions, closing statements, and intermediary records with the tax file.

A 1031 exchange defers recognition rather than automatically eliminating tax. It also requires the seller to acquire replacement real property, so it is not a fit for someone who wants to exit real estate or use the proceeds for unrelated purposes. The details and deadlines are transaction-specific; the IRS materials should be checked alongside professional advice.

In practical terms, the exchange is most relevant if continuing to own qualifying business or investment real estate fits your plans. It is not a general way to defer the tax on every item sold with a farm. If a transaction includes land, machinery, inventory, or cash proceeds, those elements need separate analysis and allocation. Have the exchange professional and tax advisor coordinate the structure before the closing documents are finalized.

Screen carefully for the new section 1062 payment election

Section 1062 provides a potential payment-timing option for some farmland transactions. For taxable years beginning after July 4, 2025, an eligible taxpayer may elect to pay the net income tax attributable to gain from a qualifying farmland sale or exchange to a qualified farmer in four equal annual installments. This is a deferral of payment, not a reduction in the amount of gain or a forgiveness of tax.

The IRS Form 1062 Instructions, revised December 2025, describe the election mechanics. The IRS announcement of September 28, 2026 summarizes proposed regulations and describes key eligibility conditions. Because the provision is new and the regulations are proposed, confirm current instructions and rules before relying on it.

Review the core eligibility conditions

Under the IRS’s September 2026 description of proposed regulations, the qualifying land must be U.S. real property generally used by the taxpayer for farming or leased to a qualified farmer during substantially all of the 10 years before the sale or exchange. The transaction must be with an individual actively engaged in farming. The land must also be subject to a legally enforceable restriction that generally prevents non-farm use for 10 years after the transfer.

These are not merely statements of intent. The buyer’s qualifications and the restriction’s enforceability and terms matter. A sale to a buyer who does not meet the farming requirement, a land-use history that falls short, or an ineffective restriction can put eligibility at risk. Have agricultural real-estate counsel and a farm-tax advisor review the transaction documents and supporting evidence before the sale.

Before counting on this option, document the land’s use or qualifying lease history over the relevant period and establish whether the prospective purchaser is an individual actively engaged in farming. Work through the proposed restriction with counsel so that it is legally enforceable and generally bars non-farm use for the required post-transfer period. A buyer’s promise or stated intention alone is not a substitute for the restriction described in the IRS guidance. These requirements also mean a transaction may be ineligible even if it is otherwise a sale of farmland.

Understand the election and payment dates

The Form 1062 instructions require Form 1062, Schedule A, and a section 1062 covenant. The election is due with the income-tax return by its due date, including extensions, but the first installment is due by the return’s unextended due date. Extending the filing deadline therefore does not extend the first payment deadline. Each of the four installments is 25% of the applicable tax liability under the IRS’s September 28, 2026 description.

Partnerships and S corporations generally pass information through; partners or shareholders make their own elections. Unpaid installments can accelerate in certain circumstances. Keep a calendar for filing and payment obligations and confirm the exact amounts and dates with the current form instructions and the tax professional preparing the return. Treat the election as both a filing task and a continuing payment obligation, rather than a one-time choice at closing.

Look for recapture before estimating a capital-gains rate

Prior deductions can change the character of gain. For example, if land has been held less than 10 years and the seller previously deducted soil and water conservation expenses, section 1252 may treat some gain as ordinary income. The applicable percentage depends on the holding period. Excluded conservation cost-sharing payments can trigger section 1255 treatment. Depreciation on buildings or equipment sold with the farm can also have recapture consequences. IRS Publication 225 covers these farm-specific rules.

That is why a single assumed “capital-gains rate” is not a reliable estimate for a whole-farm sale. The tax calculation may combine section 1231 gain, ordinary income, recapture, and other items. The residence component, if any, has to be analyzed separately. A tax advisor needs the asset allocation and prior tax history to estimate the result.

Ask specifically whether any prior depreciation, conservation deductions, or excluded cost-sharing payments may affect the gain, and how the holding period applies. Do not assume that land is exempt from ordinary-income treatment simply because it is not depreciable: the conservation provisions can matter for land held less than 10 years. Similarly, a payment schedule does not by itself postpone recapture that is generally due in the year of sale.

Prepare the contract and records as one tax-planning package

The contract should reflect the actual assets and agreed consideration, with an allocation that can be supported by records and valuation. A price allocation can affect gain, recapture, installment eligibility, and reporting by both parties. Do not adopt an arbitrary allocation simply because it appears to improve one side’s tax outcome.

  1. Reconstruct adjusted basis for each asset, including improvements and prior basis adjustments.
  2. Review depreciation, soil and water conservation deductions, conservation cost-sharing payments, and other possible recapture items.
  3. Review the proposed purchase-price allocation across land, buildings, equipment, livestock, inventory, and any residence.
  4. Compare an all-cash sale with any seller-financed installment structure, including the tax on recapture in the sale year and buyer-credit risk.
  5. If replacement property is planned, determine whether a section 1031 exchange is available and arrange the structure before proceeds are received or controlled.
  6. Evaluate section 1062 eligibility, including land history, buyer qualifications, the covenant, and post-transfer use restrictions.
  7. Check federal and state filing, payment, and election deadlines, and model after-tax cash flow under the actual payment schedule.

Retain the signed contract, settlement statements, title and ownership records, basis and improvement support, depreciation schedules, prior returns relevant to deductions, and documents substantiating any farming-use restriction. A complete file makes it easier to support the return and to track future installment or covenant obligations.

Build the planning calendar around the transaction, not only the tax-return date. A 1031 exchange needs advance attention before proceeds are received or controlled; section 1062 has both an election deadline and an earlier first-payment deadline; and an installment structure depends on the signed payment terms. Coordinate the tax preparer, exchange intermediary if applicable, and legal or valuation professionals before the contract becomes binding or closing occurs.

Common planning mistakes to avoid

  • Calling the entire sale price capital gain. The sale includes multiple assets and tax characters; calculate each separately.
  • Assuming a deferred tax is a saved tax. Installment reporting, section 1031, and section 1062 change recognition or payment timing under qualifying conditions; they do not generally make tax disappear.
  • Waiting until closing to plan an exchange. A 1031 transaction needs advance structuring, particularly to avoid receiving or controlling proceeds.
  • Ignoring recapture because payment is delayed. Depreciation recapture is generally taxable in the sale year, and other deductions can create ordinary-income treatment.
  • Relying on a verbal promise about future land use. Section 1062 eligibility described by the IRS involves a legally enforceable restriction, not simply buyer intent.
  • Assuming federal treatment answers the state-tax question. State rules and deadlines require separate review.
  • Using a generic rate estimate before assembling records. The asset mix, basis, deductions, ownership, and payment terms determine the tax result.

Frequently Asked Questions

Does selling farmland mean the entire sale price is taxed as capital gain?

No. A whole-farm sale may include land, business buildings, machinery, livestock, inventory, and a residence, and each asset is analyzed separately. Some business property gain may receive section 1231 treatment, while depreciation or conservation-related recapture can make some income ordinary. A residence, if included, is analyzed separately.

Can I spread the tax on a farmland sale over time?

Possibly, but the available routes work differently and have separate requirements. An eligible installment sale can spread recognition of eligible gain as payments arrive; depreciation recapture is generally taxable in the sale year and farm inventory generally cannot use installment reporting. A section 1062 election for a qualifying transaction instead spreads payment of the attributable tax across four equal annual installments. Neither option makes the tax disappear.

What are the main requirements for the section 1062 farmland election?

The IRS’s September 28, 2026 description of proposed regulations identifies U.S. real property used by the taxpayer for farming or leased to a qualified farmer during substantially all of the prior 10 years, a sale or exchange to an individual actively engaged in farming, and a legally enforceable restriction generally preventing non-farm use for 10 years after transfer. The provision is new and the regulations are proposed, so check current IRS instructions and get transaction-specific advice.

When is the section 1062 election and first payment due?

The Form 1062 instructions say to file the election with the income-tax return by its due date, including extensions. The first installment is due by the unextended return due date, so extending the return does not extend that first payment deadline. The instructions require Form 1062, Schedule A, and a section 1062 covenant; confirm current requirements and dates with the instructions and your preparer.

Can I use a 1031 exchange after I receive the farmland sale proceeds?

A qualifying exchange generally must be planned and structured before you receive or control the proceeds. IRS materials discuss a qualified intermediary or qualifying trust as a safe harbor to avoid actual or constructive receipt. A 1031 exchange is limited to qualifying business or investment real property exchanged for like-kind real property; cash or unlike property can cause some gain to be recognized.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The Bottom Line

Start with an asset-by-asset basis and recapture review, then compare the transaction structures before signing. Installment reporting, section 1031, and section 1062 can change the timing of gain recognition or tax payment only when their specific requirements are met; none is automatic tax forgiveness. Have a farm-tax professional review the allocation, records, buyer and use terms, payment schedule, and federal and state deadlines for your sale.
