How to Rebalance Your Portfolio After a Drop in the S&P 500

An S&P 500 decline is not a rebalancing trigger by itself. Compare your current allocation with your target, follow your chosen rule, and account for taxes, costs, and liquidity before trading.

A decline in the S&P 500 is not, by itself, a reason to rebalance. First compare your portfolio’s current asset mix with the target allocation you chose for your goals, time horizon, and ability and willingness to take risk. If your chosen rebalancing rule says the portfolio has drifted far enough, move it back toward that target using the approach that best fits your accounts, cash flows, taxes, and costs. If your circumstances have changed, reconsider the target before trading. Rebalancing is a way to manage portfolio risk—not a way to call the market bottom or guarantee higher returns.

What a drop in the S&P 500 does—and does not—tell you

The S&P 500 tracks U.S. large-company stocks. A fall in the index may pull down the value of a portfolio that owns those stocks, but it does not tell you how much your overall portfolio has changed or whether it is out of balance. That depends on what else you own and how each holding performed over the same period.

For example, a portfolio might also hold bonds, international stocks, or cash. Those holdings can rise, fall, or stay relatively steady while U.S. stocks move. The only useful comparison for a rebalancing decision is between your own current asset-class weights and your target weights—not between your portfolio and the index’s headline decline.

The U.S. Securities and Exchange Commission’s Investor.gov describes rebalancing as restoring an asset allocation after market performance has caused it to drift from the original mix. This may mean selling some of an asset class that has grown above target, buying one that has fallen below target, or using available cash flows to close the gap. A market move alone does not require a trade.

Step 1: Calculate your current allocation

Start with the accounts and investments that belong in the plan you are reviewing. Use current account values, and group holdings into the asset classes that appear in your target allocation. If an investment holds several kinds of assets, use the asset-class breakdown available for that investment rather than treating its full value as one category without checking.

  1. List the relevant holdings and values. Include the accounts and asset classes you use to manage this portfolio, such as stocks, bonds, and cash. Decide consistently which accounts are part of the overall allocation.
  2. Add the total portfolio value. Sum the values of the holdings included in your review.
  3. Calculate each asset class’s current weight. Divide the value of that asset class by the total portfolio value, then express the result as a percentage.
  4. Compare current weights with target weights. Note the difference in percentage points for each asset class. A percentage-point difference is the arithmetic gap between two percentages; it is not the same as a percentage change in the value of a holding.

Use the target allocation as your reference. A 10% decline in the index, for instance, cannot be translated into a particular percentage-point change in your portfolio without knowing your holdings and the performance of each one. A portfolio that owns little or no S&P 500-linked stock may respond quite differently from one heavily concentrated in U.S. stocks.

Step 2: Check whether your target still fits

Before deciding how to trade, ask whether the allocation you are comparing against is still appropriate. The SEC and Fidelity’s guidance both point to factors such as your goal, time horizon, financial circumstances, and risk tolerance when reviewing an allocation.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Has the goal changed? A portfolio intended for a different purpose may need a different mix.
  • Has the time horizon changed? Consider whether the time you have before needing the money is still the same.
  • Have your finances changed? A material change to your financial circumstances may affect how much risk you can reasonably take.
  • Has your response to risk changed? Distinguish a lasting change in your ability or willingness to tolerate losses from a temporary reaction to a market decline.

A fall in stocks, on its own, does not prove that the long-term target should change. Altering the target simply to avoid the discomfort of a downturn can leave you with a different risk mix than the plan you chose. Conversely, if your goals or circumstances have genuinely changed, mechanically restoring an old allocation may not be the right first step. Review the target, then decide whether to rebalance to it or adopt a revised plan.

Step 3: Apply a rule you can follow consistently

Choose a rebalancing policy in advance where possible. A clear rule reduces the temptation to trade in response to every market headline. Common approaches are to review on a calendar schedule, trade when drift crosses a chosen threshold, or combine scheduled reviews with a threshold for trading.

Rule How it works What to weigh
Calendar review Check the allocation at recurring intervals and rebalance if needed. It is straightforward to schedule, but a review date does not mean a trade is automatically necessary.
Drift threshold Trade when an asset class moves far enough from its target under a threshold you have chosen. It ties action to the amount of drift, but you must define and consistently apply the threshold.
Scheduled review with a threshold Review on a recurring schedule and trade only if the allocation has crossed the selected threshold. It combines a predictable check-in with a rule that can avoid trading over small differences.

Vanguard gives a hypothetical portfolio with a 70% stocks and 30% bonds target that rebalances after a five-percentage-point deviation. That is an example of a threshold, not a universal prescription. Vanguard also says annual rebalancing may suit many investors and advises choosing a schedule that is easy to follow. Neither statement establishes one best frequency or threshold for every portfolio.

Make the rule specific enough that you can tell whether it has been triggered. Decide whether you will assess drift by asset class, how often you will check, and whether the threshold applies to a holding’s weight relative to the target or to another measure. Be consistent with the convention you choose; changing the trigger after each market move makes it harder to use the rule as a discipline.

Step 4: Choose how to bring the portfolio back toward target

Once the target and trigger are clear, select a method based on the size of the gap, available cash flows, and the account where the holdings sit. The methods below can be used separately or in combination.

Direct new contributions to underweight assets

If you are adding money, direct contributions toward the asset classes that are below target. This can move the allocation closer to plan without selling an overweight investment. It may be a practical first choice when contributions are available and the gap is not so large that contributions alone would take too long to address.

Use dividends or interest payments

Where your account gives you a choice about how distributions are handled, direct dividends or interest to underweight categories rather than automatically reinvesting every payment in the asset that produced it. This uses cash generated by the portfolio to help close a mismatch. Check how your particular account handles distributions before relying on them as part of the plan.

Sell overweight holdings and buy underweights

Selling part of an overweight asset class and using the proceeds to buy underweight assets can restore the target more directly. The trade may be necessary when the gap is larger than contributions and distributions can reasonably address. Before placing orders, check possible taxes and transaction costs in the accounts involved.

Direct withdrawals from overweight categories

If you are taking money out, consider whether withdrawals can come from asset classes above target. This may reduce the need to sell assets that are already below their planned share. The appropriate withdrawal source depends on the portfolio and the account, so compare the resulting weights rather than assuming any one category should always fund spending.

Method Requires selling? How it can help Key trade-off
New contributions to underweights No Moves new money toward asset classes below target. Progress depends on the available contribution relative to the allocation gap.
Dividends or interest to underweights No sale of an overweight holding is required for this redirection. Uses portfolio cash flows to add to below-target categories. Available amounts and account handling vary.
Sell overweights and buy underweights Yes Can address drift directly. May involve transaction costs and, in a taxable account, taxable gains.
Withdraw from overweights It may avoid selling underweights; the withdrawal still depends on available holdings and account rules. Can reduce an overweight category while meeting a withdrawal need. Must be coordinated with the withdrawal plan and account-specific considerations.

These options are not ranked universally. Compare how much each would move the allocation toward target, whether it involves a sale, potential taxes and transaction costs, whether cash flows or withdrawals are available, and how easy the process will be to repeat consistently.

Step 5: Check taxes and costs before trading

The account type matters. Investor.gov cautions that rebalancing methods may trigger transaction fees or tax consequences. Fidelity’s May 5, 2026 guidance says that selling in a taxable brokerage account can create taxable capital gains. It also says that rebalancing within the tax-advantaged accounts it lists does not generate tax consequences under its guidance. This is not a substitute for checking how current rules apply to your account and situation.

  • Identify where each proposed sale would occur. A portfolio can span multiple accounts, and the tax treatment may differ by account type.
  • Estimate the trade’s costs. Check applicable transaction fees and other account or investment costs before placing orders.
  • Consider a cash-flow alternative. Contributions, distributions, or withdrawals may help reduce the amount you need to sell.
  • Check current tax rules for your circumstances. If the effect is unclear or material, get qualified tax guidance rather than assuming a trade is tax-free.

Do not assume that a trade is costless because the aim is to restore a target, or that a particular account’s treatment applies to all accounts. The relevant question is what the proposed action means for the account holding the investment and for your tax situation.

Step 6: Keep liquidity and behavior in the decision

Fidelity’s July 30, 2026 downturn guidance recommends having adequate emergency savings before investing more. Money needed for near-term expenses or emergencies should not be treated as available for a portfolio adjustment without considering the purpose it serves. Rebalancing decisions concern the investment mix; they do not replace the need to maintain appropriate liquidity.

Also avoid turning a planned rebalance into an attempt to exit and re-enter the market. Selling because a decline feels alarming and waiting for a more comfortable moment to buy back can become a market-timing decision rather than a return to a chosen risk mix. Fidelity’s July 27, 2026 discussion of risk cautions against reacting to every market move. Rebalancing can help keep exposure aligned with a plan, but it cannot predict when a recovery will begin or promise a better return.

When a target-date fund or managed portfolio is involved

If some or all of your portfolio is held in a target-date fund or another managed investment, check what allocation decisions are already being handled within that investment. The SEC’s Investor.gov guidance on rebalancing discusses target-date funds. Do not assume that every investment in the account needs a separate manual trade: first understand the investment’s role in your overall allocation and whether you are duplicating a rebalancing process already taking place inside it.

If you hold a mix of managed investments and individual holdings, consider their combined exposure. A product label alone may not tell you the portfolio’s total allocation when other accounts or investments are included. Use the same whole-portfolio view you used when calculating current weights, and avoid counting an allocation decision twice.

A practical decision checklist

  • Have I calculated current weights across the accounts and asset classes that belong in this plan?
  • Am I comparing those weights with a current target rather than reacting to the S&P 500’s decline in isolation?
  • Does the target still fit my goal, time horizon, financial circumstances, and risk tolerance?
  • Has my preselected review schedule or drift threshold actually called for action?
  • Can contributions, dividends, interest, or withdrawals move the portfolio toward target before I sell?
  • Have I checked account-specific taxes and transaction costs for any proposed sale?
  • Will this action restore the intended risk mix, or am I trying to guess what the market will do next?

If your weights remain within your chosen limits, a decline in the index alone does not create a rebalancing obligation. If the target no longer fits, review the target before deciding what to trade. If the rule has been triggered and the target remains appropriate, choose the least disruptive method that brings the overall portfolio back toward plan.
