If small- and mid-cap mutual funds have grown faster than the rest of your portfolio, do not sell solely because they recently won. First compare your current percentages with the allocation you deliberately chose. Rebalance only when the portfolio has drifted beyond your own rule—or when a genuine change in your goals, time horizon, finances, or risk tolerance means the plan itself should change.
For a U.S. investor, the practical choices are to direct new money to underweight holdings, exchange or sell part of an overweight position, or combine those approaches. Before trading, check diversification, fund overlap, transaction charges, capital-gain distributions, and the tax lots that would be affected.

What outperformance does—and does not—tell you
Rebalancing is a way to return a portfolio toward its chosen asset allocation. It is not a prediction that a recent winner will fall or that another category will rise. The U.S. Securities and Exchange Commission (SEC) specifically cautions investors against changing their allocation simply because one asset category has recently performed better than another. Its Beginners’ Guide to Asset Allocation, Diversification, and Rebalancing describes rebalancing as the response to drift, not a performance-chasing exercise.

A small-cap or mid-cap fund can therefore be an overweight without being a bad fund. The issue is whether its current share is materially different from the role it is supposed to play in your plan. No universal small-cap or mid-cap percentage is appropriate for every investor. The suitable mix depends on your objectives, time horizon, and tolerance for losses, as the SEC explains in its Asset Allocation and Diversification guidance.
That distinction matters: the question is not simply whether the fund has risen, but whether the portfolio still has the balance you intended. A winning category may now represent a larger part of your investments than planned, while other categories have become smaller by comparison. Rebalancing addresses that change in weight. It does not require a view about the next market move, nor does it mean abandoning a fund simply because it has done well.
Step 1: Confirm that your investment plan still fits
Before calculating a sale, ask whether the plan—not just the returns—has changed.

Random freezes, missing sound and display glitches usually trace back to one bad driver. Find and replace yours safely.Free scan · under a minute- Goal: Is the money still intended for the same objective, such as retirement, education, or another long-term need?
- Time horizon: Do you have the same amount of time before you will need to spend the money?
- Financial situation: Have income, emergency reserves, debt, or expected withdrawals changed?
- Risk tolerance: Can you still tolerate the larger losses that a more equity-heavy or smaller-company-heavy portfolio could produce?
A real change in one of these factors can justify creating a different allocation. A period of small- or mid-cap outperformance, by itself, does not prove that your original allocation was wrong. If you cannot explain the purpose of a fund in the plan, pause and document that purpose before placing an order.
Separate two decisions that are easy to confuse. First decide whether your target allocation still makes sense for your circumstances. Only then decide whether the current portfolio has moved far enough away from that target to rebalance. If you change the target merely to accommodate recent returns, you may end up chasing performance rather than making a deliberate plan adjustment.
Step 2: Measure your current weights and drift
Use current market values, not the amount you originally invested. For each holding, calculate:
current weight = holding’s current value ÷ total portfolio value × 100
Compare each result with the target you selected when you built the portfolio. Review the broad categories first—such as stocks, bonds, and cash—then examine the equity sleeve. If your plan distinguishes among large-, mid-, small-, and international companies, measure those categories separately.
For example, if your written plan assigns a target share to stocks overall and separate target shares to parts of the stock allocation, check both levels. A portfolio might remain close to its overall stock target while its small- and mid-cap portions have grown beyond the intended balance. Conversely, a change in one fund may be small in the context of the entire portfolio. The comparison with your own targets—not a generic small-cap percentage—shows whether the change matters under your rule.
Include every account and cash flow that belongs in the plan
Decide which accounts are being managed as one portfolio and use a consistent definition of total value. Include cash that is part of the allocation and account for contributions, withdrawals, and distributions that have not yet been reinvested. A portfolio can look balanced in one account while being concentrated when all related accounts are viewed together.

Use values from the same date when comparing holdings. Otherwise, differences in valuation dates can make the weights appear more precise than they are. If you are looking at several accounts, note which accounts and holdings are included so that the next review uses the same scope. The purpose is to compare like with like and see the portfolio’s actual mix, not to make a trade based on a partial snapshot.
Look through the funds, not just at their labels
A fund described as “small-cap” or “mid-cap” may still own companies or sectors that overlap with another fund. A narrowly focused fund is not automatically diversified. The SEC recommends examining fund holdings and checking for overlap because multiple funds can leave you with a larger exposure to the same companies than their names suggest.
Compare the funds’ actual holdings and concentrations, especially their largest positions and sector exposures. Fund names alone do not tell you whether two holdings contribute distinct exposure. This review can also affect what you buy with new money: an underweight category should not be filled automatically with a fund that simply duplicates exposures already prominent elsewhere in the portfolio.
Step 3: Choose a rebalancing rule you can follow
The SEC describes two practical approaches:
Calendar reviews
Check the portfolio on a regular schedule. The SEC gives six- or twelve-month reviews as examples, not as mandatory intervals. A calendar creates a predictable reminder and can prevent you from reacting to every market move. Reviews that are relatively infrequent are generally more consistent with the purpose of rebalancing than constant tinkering.
A scheduled review is a prompt to measure and decide, not an instruction to trade every time the date arrives. If the portfolio remains within your chosen range, you may find there is no need to act. If it has drifted, compare the available methods and their costs before deciding whether to make an adjustment.

Preset drift thresholds
Instead of acting on a date, decide in advance how far a category may move from its target before you review and, if appropriate, trade. The threshold should be your rule, not an industry-wide number. Record whether it applies to the whole stock allocation, each capitalization category, or both.
Write down how you will apply the rule and use it consistently. A threshold that is not defined until after a category has performed well can become a reason to justify a preferred trade rather than an impartial review. The rule is meant to make the decision repeatable; it should not be adjusted just because one holding has recently become more prominent.
Either method can work if you apply it consistently. A calendar is simple to administer; a threshold ties action to the size of the deviation. Neither method has been established as universally superior, and the SEC does not prescribe one ideal interval or threshold.
Step 4: Select the least disruptive method
There are three routes identified in the SEC guide. Compare them before choosing:
| Method | How it works | When it may fit | Main checks |
|---|---|---|---|
| Direct new money | Send contributions or incoming cash to underweight categories. | Cash is regularly entering the portfolio and can materially reduce the gap. | Confirm that the redirected contributions match the written allocation and account rules. |
| Redirect ongoing contributions | Change payroll, automatic-investment, or dividend-reinvestment instructions so future purchases favor underweights. | You want to correct drift gradually without selling an appreciated position immediately. | Check how each account handles automatic purchases and whether distributions are still being reinvested as intended. |
| Sell or exchange overweight holdings | Reduce part of the overweight fund and purchase the underweight categories. | Cash flows are too small or too slow to restore the mix within your rule. | Estimate taxes, redemption charges, transaction costs, and the effect on diversification before submitting orders. |
Directing new money can be a gradual way to close a gap, but it may not be enough if contributions are small compared with the amount by which the portfolio has drifted. Selling or exchanging can correct the mix more quickly, but may trigger taxes or fees. Compare the effect of each approach against your rule and your actual cash flows rather than assuming that one method is always best.

Combining methods is often possible: direct new contributions to underweights and sell only the remaining excess if the portfolio still breaches your rule. The goal is to restore the intended mix, not to liquidate every fund that has risen.
Before an exchange, check the fund and account terms as well as the potential tax result. Do not assume an exchange is cost-free simply because the money stays invested. The SEC’s guide specifically advises investors to consider transaction fees and tax consequences when selecting a rebalancing method.
Step 5: Check taxes before selling in a U.S. taxable account
A sale can create a capital gain or loss. Before trading, identify the shares or tax lots that would be sold, their adjusted basis, and their holding periods. IRS Publication 550 (2025), Investment Income and Expenses explains the federal tax background for investment income, mutual-fund shareholders, dispositions, and wash sales. Your broker’s lot-selection options can change the result, so review the proposed lots rather than assuming the account will use the oldest shares.

A sale of only part of a position can involve shares bought at different times and prices. The gain or loss can therefore depend on which eligible lots are sold, not just on the fund’s current value or the total amount invested. Keep the relevant basis records and review the transaction details your brokerage displays. If the account’s records are incomplete or the tax effect is material, seek qualified tax help rather than guessing at the basis.
Fund distributions can be taxable even when you do not sell
A mutual fund may sell securities inside the fund and pass long-term capital-gain distributions to shareholders. The IRS explains in its mutual-fund costs and distributions FAQ that a shareholder can owe tax on such a distribution even without selling fund shares. Check the fund’s distribution notices and your account statements before concluding that a rebalance is the only taxable event.
This is separate from your decision to sell shares: a fund distribution can occur because of transactions made within the fund. Review fund communications and tax records when planning a rebalance, particularly if a distribution is expected. Do not assume that holding the shares through the distribution eliminates the possible tax consequence.
Average basis has conditions
For eligible mutual-fund shares acquired at different prices, including certain dividend-reinvestment arrangements, an investor may be able to elect an average-basis method. The IRS sets eligibility requirements and the calculation method in Publication 550 and its mutual-fund guidance. Do not assume average basis applies to every security or every lot; verify the election and keep records of the basis method used.

Basis methods affect how gain or loss is calculated when shares are sold, so confirm the method currently recorded for the account before selecting lots. If you have made or are considering an average-basis election, check the IRS rules and the broker’s records to ensure they reflect the same treatment.
Understand the wash-sale rule when selling at a loss
Generally, a loss is not deductible if you acquire substantially identical securities during the 30 days before or after the sale. The current Instructions for Schedule D (Form 1040) (2025) also address acquisitions in an IRA or Roth IRA. Whether two particular small- or mid-cap funds are “substantially identical” requires a fund-specific tax analysis; do not assume that similar labels settle the question. Coordinate purchases across taxable accounts and retirement accounts if you are intentionally harvesting a loss.
The 30-day window includes the period before as well as after the sale, so review recent purchases and planned automatic investments when considering a loss sale. A fund’s broad category or similar name alone does not establish whether it is substantially identical to another fund. If the answer is unclear, get tax advice before treating a loss as deductible.

Step 6: Compare the real costs and consequences
Use this checklist before deciding whether to sell, exchange, or simply redirect cash:
Do these 3 things before closing this tab:
1Repair Windows errors before they cause bigger problems2Fix the driver behind crashes, sound loss and screen glitches3Clear out junk files and repair common Windows errors- Cash-flow fit: Can incoming contributions or distributions bring the portfolio close enough to target, or is a sale necessary?
- Tax impact: Which lots would produce gains or losses, and are there pending fund distributions?
- Transaction costs: Are there commissions, exchange charges, redemption fees, or other account-level costs?
- Allocation accuracy: Will the action restore both the broad stock/bond/cash mix and the intended balance among equity categories?
- Diversification: Do the replacement funds add distinct exposure, or do their holdings overlap with what you already own?
- Discipline: Is the chosen process simple enough to repeat at the next review rather than encouraging frequent market timing?
The SEC advises considering transaction fees and tax consequences before selecting a rebalancing method. An apparently small allocation correction may be uneconomic if it creates a large taxable gain or avoidable charge.
Consider the options together rather than focusing on only one cost. A cash-flow approach may avoid an immediate sale but take longer to correct a meaningful gap. A sale may restore the chosen balance more directly but involve a tax bill or redemption charge. Neither the cheapest immediate action nor the fastest correction is automatically best; the relevant choice is the one that fits your allocation rule, tax situation, and portfolio as a whole.

- Write down the current plan. Record the target percentages, the role of each fund, the accounts included, and the review rule.
- Download current values and holdings. Use the same valuation date for every account and include cash and pending distributions where appropriate.
- Calculate current weights. Compare each broad asset class and each equity category with its target.
- Check overlap. Review the funds’ holdings, sectors, and largest positions for unintended concentration.
- Test the cash-flow solution. Model whether new contributions or redirected purchases can correct the drift without selling.
- Estimate the sale scenario. For each possible lot, note basis, holding period, gain or loss, fund charges, and the wash-sale implications of any replacement purchase.
- Execute only the needed trades. Buy underweights and reduce only the amount required to return within your rule.
- Document the result. Save confirmations, basis records, the allocation after trading, and the date of your next review.
This workflow keeps the process tied to the plan. If the measurements show that the portfolio is within the range you set, you can continue following the rule rather than inventing a reason to trade. If action is warranted, the calculations help determine whether contributions alone are sufficient or whether a partial sale is needed. After any change, record the updated weights so that the next review starts from a clear baseline.
Common mistakes to avoid
Selling because a fund went up
Price movement is not a rebalancing rule. Selling solely to lock in a recent win can turn a long-term allocation process into performance chasing.
Using an arbitrary small-cap target
There is no SEC-approved universal percentage for small- or mid-cap funds. A target must come from your objectives, horizon, risk capacity, and overall plan.
Ignoring the rest of the portfolio
Correcting one fund while leaving a broader stock, bond, cash, or international imbalance does not restore the allocation you intended.
Assuming several funds equal diversification
Fund count is not the same as diversification. Overlapping holdings can concentrate risk even when the account contains many tickers.
Trading without checking distributions
A fund’s scheduled capital-gain distribution can affect your tax bill independently of your sale. Review the fund’s notices and your tax records.

Rebalancing too often
Frequent adjustments add effort and may create unnecessary taxes and transaction costs. A written calendar or threshold rule helps limit decisions to meaningful drift.

Changing the target to match recent winners
A changed target may be reasonable when your goals, time horizon, finances, or tolerance for risk have changed. It is not automatically justified because a category has outperformed. Make that plan decision separately from the mechanical task of bringing current weights back toward an existing target.
When professional help is sensible
Consider a qualified financial professional or tax adviser when the portfolio spans many accounts, contains substantial unrealized gains, uses complex cost-basis elections, or involves a possible wash sale. Professional help can be useful for identifying ways to minimize costs, but the adviser should work from your actual goals, tax lots, account types, and risk tolerance. This article is general U.S. educational information, not individualized investment or tax advice.
Bottom line
After small- and mid-cap funds outperform, compare your current weights with your chosen allocation instead of reacting to the headline return. If drift breaches your rule, use underweight-directed cash first when practical; sell or exchange only after checking taxes, fees, distributions, and overlap. If your goals or risk tolerance changed, review the allocation itself. Rebalancing is a discipline for maintaining a plan—not a bet on which market segment wins next.
Do these 3 things before closing this tab:

How do I rebalance my portfolio after small-cap funds outperform?
Compare the current value of each holding with your chosen target allocation, including both broad categories and the balance within your stock allocation. If the drift exceeds your own review rule, direct contributions to underweights, sell or exchange part of overweight holdings, or combine those methods. Check taxes, transaction costs, distributions, and fund overlap before trading.
Should I sell my mid-cap mutual funds after they go up?
Not solely because they have risen. Outperformance alone does not show that the fund is unsuitable or that the allocation should change. Decide whether the portfolio has moved beyond your preset rebalancing rule, and separately consider whether your goals, time horizon, financial situation, or risk tolerance have changed.
How often should I rebalance mutual funds?
The SEC describes regular calendar reviews, with six- or twelve-month intervals as examples, and reviews triggered by preset drift thresholds. It does not prescribe one ideal frequency or threshold. Choose a rule you can apply consistently; the aim is to respond to meaningful drift, not to trade constantly.
Can I rebalance without selling appreciated funds?
Often, you can direct new contributions or other incoming cash toward underweight categories. That may reduce drift without selling an appreciated position, although it may not be enough if the gap is large relative to the cash coming in. If cash flows cannot restore the intended mix, consider whether a partial sale or exchange is appropriate after reviewing costs and taxes.
Can a mutual fund distribution be taxable if I do not sell my shares?
Yes. A mutual fund can sell securities within the fund and pass long-term capital-gain distributions to shareholders. The IRS explains that a shareholder may owe tax on a capital-gain distribution even without personally selling fund shares. Review the fund’s distribution notices and your tax records.
What should I check before selling mutual-fund shares at a loss?
Review the basis and holding period of the shares, the lots your broker would sell, and whether substantially identical securities were acquired during the 30 days before or after the sale. IRS instructions also address purchases in an IRA or Roth IRA. Whether two particular funds are substantially identical is a fund-specific tax question.
Is there a standard percentage to hold in small-cap or mid-cap funds?
No universal target is appropriate for every investor. The suitable allocation depends on goals, time horizon, and risk tolerance. Compare current weights with the allocation you selected for your own plan rather than adopting an arbitrary small- or mid-cap percentage.
