How to Estimate Your Retirement Income After Replacing a Pension With an Annuity

A pension-to-annuity comparison requires more than dividing a lump sum. This guide shows how to gather plan figures, obtain a matching quote, calculate household income, model taxes and survivor benefits, and test inflation and longevity risks.

Estimate the replacement income by comparing a pension option and a current annuity quote that start on the same date and provide the same survivor protection, then add Social Security and planned account withdrawals on a separate household-income timeline. Calculate both gross and estimated after-tax cash flow, and test what happens if either spouse lives much longer than expected or prices rise. A pension statement and a written annuity quote are essential; no generic conversion rate can show what your household will actually receive.

Start with the numbers that are specific to your pension

Your plan documents determine the benefit you can replace. Ask the plan administrator for the latest benefit statement, summary plan description and written election options. Request a projection for the date you expect payments to begin, not just the amount accrued at an earlier date.

Verify the pension inputs

  • Accrued monthly benefit and the formula used to calculate it.
  • Earliest and normal payment start dates, and the reduction for starting early.
  • Available lump-sum amount, if the plan offers one, and the interest and mortality assumptions used to calculate it.
  • Single-life, joint-and-survivor and period-certain choices, including the survivor percentage and any reduction while both annuitants are alive.
  • Whether payments are fixed or include a cost-of-living adjustment (COLA), and exactly how that adjustment is calculated.
  • Vesting, service credit, earnings history and beneficiary information.
  • Withholding elections and any stated administrative fees.

Check the statement for errors in your age, service, compensation history and marital status. The Consumer Financial Protection Bureau (CFPB) recommends reviewing the latest statement because those inputs affect the estimate.

Ask what protections apply

Confirm whether the plan is covered by the Pension Benefit Guaranty Corporation (PBGC), and check the applicable limits rather than assuming every pension has identical protection. A plan’s funding status, type and benefit form can affect what is protected. Obtain the plan’s own explanation of protections before treating the pension as risk-free.

Get an annuity quote that is genuinely comparable

Ask an insurer for a current, written quote using the same payment start date, payment frequency and household coverage as the pension option. Rates change with age, interest rates, contract features and the insurer’s pricing, so an old illustration is not a substitute for a contemporaneous quote.

Match the payment form

Compare single-life with single-life only when the household intentionally accepts income ending at the first annuitant’s death. If the pension is joint-and-survivor, request an annuity covering both people with the same survivor percentage. A 75% survivor pension and a 100% survivor annuity are different economic promises even if their initial checks look similar.

Also match any guarantee period or refund feature. A life-only contract can stop at death; a period-certain or cash-refund feature may continue payments or return value but usually changes the starting amount. Record whether payments are level, escalating, inflation-linked or variable, and identify every premium charge, commission, rider cost and surrender restriction.

Guarantee or refund Not stated. Not stated. Period-certain, cash-refund or life-only terms.
Inflation adjustment Not stated. Not stated. COLA formula, cap, waiting period or confirmation that payment is fixed.
Fees and commissions Not stated. Not stated. Explicit dollar and percentage charges, including rider and surrender costs.
Financial protection Verify PBGC coverage and limits. Verify insurer strength and state-specific protections independently. Current documents from the plan, insurer and state regulator.

Use a simple, consistent income calculation

Once the options are matched, put them on the same time and payment basis. Let P be the pension’s gross monthly payment and A be the comparable annuity’s gross monthly payment.

  • Monthly difference: P − A.
  • Annual difference: 12 × (P − A).
  • Annual income from either option: 12 × monthly payment, adjusted for any different payment frequency.

These equations describe a comparison, not a personalized recommendation. For example, if a pension projection is $3,000 per month and a quote with the same start date and survivor form is $2,700 per month, the initial gap is $300 per month, or $3,600 per year before taxes. The figures are illustrative only; use your own statement and quote.

Compare the amount you would actually invest

If you are considering a lump sum, record the gross distribution, any direct rollover amount and the amount that would remain after taxes or transaction costs. Do not treat the lump sum as an income figure. It is a pool of assets whose future withdrawals depend on investment returns, fees, inflation and the withdrawal method.

The CFPB explains that “When you take a lump-sum payout instead of monthly payments, the responsibility for managing the money shifts from your employer to you.” That shift creates investment and withdrawal decisions that do not exist in the same way when the plan pays a lifetime annuity.

Build a household-income timeline

A pension or annuity is only one line in the budget. Create a year-by-year schedule showing when each source starts, pauses or changes. Keep gross income and spendable income in separate columns.

Add Social Security at the expected claiming date

Check the worker’s verified earnings record and benefit estimate through a Social Security account. Use the estimate for the claiming age you are considering, and include both spouses’ benefits if applicable. IRS Publication 915 (2025) covers federal income-tax rules for Social Security benefits, so do not assume the displayed benefit is the after-tax amount.

Add retirement-account withdrawals separately

List withdrawals from traditional accounts, Roth accounts and taxable investments by year. Identify whether withdrawals are planned, required or discretionary. A withdrawal that begins at 65 is not available to fund a budget at 62, and a required distribution later in life can change taxable income even if the pension or annuity payment is unchanged.

Show a timeline instead of one retirement-income number

Period Income lines to show Questions
Before pension or annuity starts Employment income, bridge withdrawals, benefits already claimed. How many months must savings cover?
Both spouses alive Pension or annuity, Social Security, planned withdrawals and other guaranteed income. Does recurring income cover essential spending?
After the first death Surviving pension/annuity percentage, surviving Social Security benefit and revised withdrawals. Which costs disappear, and which continue?
Later-life years Adjusted guaranteed income, required distributions and health-related costs. Does inflation or a lower survivor payment create a shortfall?

Convert gross checks into an estimated spendable amount

Tax treatment depends on the plan, contract, source of funds and whether a distribution is periodic or nonperiodic. IRS Publication 575 is the starting point for pension and annuity reporting. IRS Publication 939, revised December 2025, explains the General Rule for applicable annuities: the tax-free portion is based on investment in the contract relative to expected return. Your tax preparer or adviser must apply the rule to your facts.

Do not confuse withholding with the final tax bill

The CFPB’s January 2016 consumer guide describes 20% withholding for a lump-sum payout and a possible 10% additional tax before age 59½, while noting rollover treatment. That is dated educational guidance, not a transaction-specific tax determination. Verify current IRS rules before taking a distribution. A direct rollover can have a different withholding result from receiving the money personally, and the final tax liability depends on your entire return.

Use a range when your tax facts are uncertain

Prepare a low, middle and high estimate for federal and state taxes rather than labeling the gross check as spendable. Include other taxable income, filing status, deductions, Social Security taxation and required distributions. Show the assumptions beside each net-income figure so a changed tax law or withdrawal plan does not silently invalidate the comparison.

Stress-test longevity, survivor income and inflation

Model both lifetimes

Run at least two household cases: both spouses living for many years, and one spouse dying substantially earlier. A single-life annuity may stop at the first annuitant’s death. A joint-and-survivor contract continues the stated percentage to the second annuitant. Measure income while both are alive and after either death, then compare each case with essential expenses.

The CFPB’s guide cautions that a retiree and spouse may spend “20 or more years in retirement.” This is consumer guidance, not a current population-longevity statistic, but it illustrates why a short break-even calculation can be misleading.

Measure purchasing-power erosion

A fixed nominal payment buys less when prices rise. Confirm whether the pension has a COLA and whether the annuity escalates; never infer an increase from the word “lifetime.” If a payment stays at $3,000 while expenses rise, the real budget gap widens over time. An inflation-linked feature may start lower or carry caps, so model the actual formula rather than applying a generic inflation assumption.

Test investment and withdrawal risk

A lump sum can earn more or less than expected, incur advisory and fund expenses, and be depleted by withdrawals during a market decline. A private annuity transfers some longevity risk but adds insurer-credit and contract-feature questions. Compare liquidity as well: a pension or life annuity generally cannot be tapped for a large one-time expense, while a lump sum remains under your control but can be spent too quickly.

Understand why a private annuity is not dollar-for-dollar replacement

The CFPB states that a similar private annuity will usually cost more than the pension’s monthly-payment option because of expenses such as sales commissions. Pricing can also reflect underwriting, guarantees, riders, reserves and insurer expenses. Therefore, replacing a $3,000 pension check does not necessarily require a premium equal to the plan’s lump-sum value, and a lump sum does not necessarily buy a $3,000 private check with identical protections.

The CFPB guide’s consumer conclusion is direct: “If you want an annuity that gives you regular guaranteed monthly income, you’re generally better off staying with the monthly payment option within your pension plan.” Treat that as general education, not a substitute for comparing your plan’s solvency protections, survivor needs, liquidity requirements and written quote.

Check election rules and deadlines before moving money

IRS guidance says the normal defined-benefit distribution is an annuity over the employee’s life or joint lives unless another option is elected. Survivor-annuity protections can apply depending on plan type and circumstances. Ask whether your spouse must consent to a waiver or lump-sum election.

IRS guidance also says a defined-benefit plan can cash out an accrued vested benefit of $5,000 or less without consent, while a larger lump sum requires written consent from the participant and spouse when applicable. This is a plan-rule threshold, not an income estimate; verify current law and your plan’s procedures.

  1. Request the latest projection and election packet in writing.
  2. Confirm the election deadline, revocation rules and required spousal forms.
  3. Obtain a contemporaneous annuity quote with matching coverage.
  4. Ask the plan and insurer to explain fees, guarantees, escalation and death benefits in dollars.
  5. Have a tax professional review rollover and withholding consequences before funds move.
  6. Keep copies of the statement, quote, disclosures and signed election.

Use this decision checklist

  • Income certainty: Which option reliably covers essential monthly spending?
  • Survivor adequacy: What does the surviving spouse receive, and is it enough after housing, health and insurance costs?
  • Inflation: Is there a documented COLA or escalation, and are there caps?
  • Longevity: Who bears the risk of living longer than expected?
  • Liquidity: Could you meet a large medical, housing or family expense without selling investments?
  • Costs: What commissions, rider charges, advisory fees and surrender charges apply?
  • Protection: What PBGC, insurer and state protections actually apply?
  • Taxes: What is the estimated after-tax monthly amount in each retirement phase?
  • Control: Are you prepared to manage investments, withdrawals and beneficiaries if you take a lump sum?

Common comparison mistakes and their fixes

Comparing different survivor forms

Mistake: comparing a joint-and-survivor pension with a single-life annuity because the first check is larger. Fix: match the survivor percentage and guarantee terms before comparing dollars.

Using a stale quote

Mistake: relying on an annuity illustration from a previous year. Fix: obtain a written quote dated near the election and record its assumptions.

Calling withholding the tax rate

Mistake: treating 20% withholding as the final tax cost. Fix: model the distribution under current IRS rules with a tax professional.

Ignoring the second-death budget

Mistake: checking only the income while both spouses are alive. Fix: prepare a survivor budget using the actual continuing percentage and benefit changes.

Assuming every pension has a COLA

Mistake: increasing a fixed payment by inflation in the spreadsheet. Fix: use only the escalation formula documented in the plan or contract.

Treating a lump sum as free income

Mistake: dividing the lump sum by an arbitrary number of years. Fix: test investment returns, withdrawals, fees, inflation and the possibility of outliving the account.

When professional help is worthwhile

A qualified adviser or pension counselor can help when the election is irrevocable, the survivor choice is difficult, or tax and rollover rules interact. Check credentials, complaint history and conflicts of interest. Ask how the adviser is paid and whether commissions influence an annuity recommendation. Require a written comparison that shows matching payment forms, fees, taxes and survivor outcomes rather than accepting a single “replacement income” number.

FAQ

Can I estimate my annuity income from the pension lump sum alone?

No. The lump sum does not reveal the insurer’s current pricing, your ages, payment form, survivor percentage, escalation choice or contract costs. Use a current written quote.

Should Social Security be included in the pension-versus-annuity comparison?

Include it in the household-income timeline, but keep it separate from the pension and annuity comparison so you can see which source creates each dollar and when it starts.

What if the annuity quote has a higher payment than the pension?

Recheck whether the quote has the same start date, survivor protection, guarantee period, inflation feature and fees. A higher initial check can reflect less protection or a different payment form.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Is a lump sum always riskier?

It transfers investment, withdrawal and longevity management to you, which can increase risk, but it may provide liquidity and control. Evaluate those trade-offs against your household’s essential expenses and ability to manage the assets.

Frequently Asked Questions

How often should I update the estimate?

Update it whenever the plan issues a new projection, the annuity quote changes, you alter a Social Security claiming date, or tax and withdrawal assumptions materially change.

Where can I verify the taxable portion of an annuity payment?

Start with IRS Publication 575 for pension and annuity reporting and Publication 939 for the General Rule, then confirm the application with a tax professional who has your contract and contribution records.

The Bottom Line

Use a plan-specific projection and a same-form, current annuity quote; align dates, survivor terms, guarantees, inflation features, fees and taxes; then test the household budget through both spouses’ lifetimes. The resulting after-tax timeline—not a generic replacement percentage—shows whether the change protects the income your retirement actually requires.
