How to Calculate Whether Refinancing Your Mortgage Will Save You Money

Calculate a basic refinance break-even point with actual loan costs and principal-and-interest savings, then compare terms, fees, and your expected time in the home.

To estimate whether a straightforward rate-and-payment refinance will pay off, divide its net costs by the monthly savings in principal and interest. The result is the number of months it takes for those savings to equal the upfront costs. Compare that break-even period with how long you expect to keep the home or loan.

This is a quick screen, not a complete lifetime-cost comparison. The calculation does not work for a cash-out refinance or a refinance that shortens your loan term. For those, compare the full loan terms, costs, and goals—not just the monthly payment.

Use the proposed loan’s actual costs and compare the current and new monthly principal-and-interest payments on the same basis. For example, if the new principal-and-interest payment is lower, the difference is the monthly savings used in the calculation. The formula returns months, not years; divide by 12 if you want to express the result in years.

Freddie Mac describes this as a quick check: take the total cost associated with the refinance and divide it by monthly savings. It is useful for asking whether the upfront cost could be recovered before you expect to move or refinance again. It does not tell you which loan has the lowest total cost over your entire time in the home.

Identify the costs used in the calculation

Start with the refinance costs shown in the lender’s estimate, rather than a generic online figure. Account for lender credits and any costs the lender rolls into the new loan, and keep prepaid items and escrow funding separate from charges for obtaining the loan. Cash needed at closing is not automatically the same thing as refinance fees: inspect the estimate’s categories and definitions rather than treating every dollar due at closing as a fee.

The estimate may include points or lender credits that affect the effective cost of the offer. Make sure the figure you use reflects the offer you are actually evaluating. If costs are financed, they still matter economically: the new loan balance is higher, even if you do not pay those costs from your bank account at closing.

Use only comparable monthly payments

For the quick calculation, subtract the proposed monthly principal-and-interest payment from the current monthly principal-and-interest payment. Do not compare one loan’s principal and interest with the other’s total bill if that bill also includes taxes, homeowners insurance, mortgage insurance, escrow, or other charges.

Those other components can still affect your household budget. Identify any changes separately. If mortgage insurance is added, removed, or changed, or if escrow amounts differ, do not attribute the change automatically to the interest rate. The relevant payment components and their treatment can vary, so use the actual estimates and state what your comparison includes.

Decide whether the break-even period fits your plans

Compare the number of months from the formula with the period you realistically expect to keep the home or the refinanced loan. If you expect to sell or refinance before reaching break-even, the monthly savings may not have recovered the upfront costs. If you expect to keep the loan beyond that point, the quick test suggests the cost could be recovered, but it still does not settle whether the offer is best over your full comparison period.

Use your own likely timeline, not an assumption that you will keep the mortgage for its full stated term. Plans can change; treat the result as a decision aid rather than a guarantee. A lower rate or payment by itself is not proof that refinancing will save you money.

What the calculation leaves out

  • How long you keep the loan: Break-even gives a recovery time for the costs in the calculation. It does not model every later payment or tell you the total interest paid over a chosen horizon.
  • Changes to the term: The current and new payment may cover different repayment periods, making the payment difference a poor stand-in for overall cost.
  • Cash received: A cash-out refinance gives you equity as cash while increasing the loan balance. The simple ratio does not value the cash or account for its purpose.
  • Payment components other than principal and interest: Taxes, insurance, mortgage insurance, and escrow can change independently of the loan’s rate.

Compare the full cost when the refinance changes the loan

The simple break-even ratio is intended for a basic rate-and-payment comparison. Freddie Mac cautions that it does not work for cash-out refinances or when refinancing to reduce the loan term. In those situations, compare the offer against your current loan using the objective that matters to you: reducing costs, paying off sooner, stabilizing an adjustable rate, or accessing equity.

If you shorten the term

A shorter term can raise the required monthly payment while reducing the time you remain in debt and potentially lowering total interest. A quick ratio based on monthly payment savings cannot evaluate a refinance whose new payment is higher. Compare the remaining schedule on your existing mortgage with the new schedule, including the costs of refinancing and the interest paid over the same stated time horizon.

Do not judge a shorter-term offer solely by whether it lowers the monthly bill. Its purpose may be to repay the balance faster. Check that the higher payment fits your budget and compare the amount of debt and interest remaining at meaningful dates for both loans.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

If you extend the term

A new longer term can reduce the monthly payment while extending repayment and increasing total interest. Freddie Mac notes that replacing a loan with 20 years remaining with a new 30-year mortgage extends the term and may mean paying more interest over the life of the loan. A lower payment is therefore not enough to establish a saving: compare the remaining term, new term, loan balance, and projected interest over a shared horizon.

If you take cash out

A cash-out refinance replaces the existing mortgage with a larger loan and gives you some home equity as cash. Compare the new loan balance, cash proceeds, refinance costs, payment, and interest against both the existing mortgage and the intended use of the cash. A payment-only comparison omits the value of the money received as well as the added borrowing used to obtain it.

Freddie Mac distinguishes cash-out and no-cash-out refinances because they serve different goals. Treat cash proceeds as part of the decision, not as a payment saving. Consider whether the purpose and cost of borrowing against the home’s equity make sense for you.

If you change from an adjustable to a fixed rate

Moving from an adjustable-rate mortgage to a fixed-rate mortgage may be about making future payments more predictable, rather than lowering the payment today. Compare the rate structure as well as the current rate, term, costs, and your plans. The initial payment alone cannot show how an adjustable loan’s future payments might compare with a fixed payment.

Find actual refinance costs and compare offers

Refinance costs vary with the lender, credit score, and location. Freddie Mac gives a broad estimate of 3%–6% of loan principal as a rough orientation, not a quote or a universal percentage for an individual borrower. Obtain current figures from lenders before calculating. Freddie Mac lists common charges such as government recording charges, appraisal, credit report, lender origination, title services, tax service, survey, attorney, and underwriting fees.

The Consumer Financial Protection Bureau (CFPB) says a Loan Estimate describes loan features and total dollar cost. It also advises borrowers to check whether the existing mortgage has a prepayment penalty. Ask more than one lender for comparable offers; Freddie Mac recommends comparing rates and terms from multiple lenders.

Compare the same details for each offer

Use the Loan Estimates to make an apples-to-apples comparison. A rate is only one feature of a loan; term, fees, credits, and whether costs are financed can change the result. Record the estimates’ terms and compare them on a common time horizon appropriate to your plans.

What to compare Why it matters
Interest rate and rate type Shows the offered rate and whether it is fixed or adjustable.
Loan term and remaining term Shows whether repayment is being shortened or extended.
Monthly principal and interest Provides the like-for-like payment figures for a basic break-even check.
Total lender and third-party costs Shows charges associated with obtaining the loan; review estimate categories rather than equating every cash-to-close item with a fee.
Discount points or lender credits Can change upfront cost and the terms of the offer.
Whether costs are financed and the new loan balance Shows whether costs increase the amount borrowed and reduce equity.
Mortgage insurance, where applicable May affect the total payment independently of principal and interest.
Prepayment penalty on the existing mortgage Could add a cost if you pay off the current loan early.
Estimated total interest over a stated horizon Helps compare loans with different terms over the same period.
For cash-out offers: cash received and intended use Brings the equity withdrawn and its purpose into the comparison.

Check whether the Loan Estimates assume comparable loan amounts, rate types, terms, and points or credits. If offers differ on these features, identify the difference before comparing their payments or costs. A headline rate from one offer is not a useful comparison if the other offer has a different term or fee structure.

Look closely at “no-cost” refinance offers

“No-cost” does not mean that originating the mortgage has no economic cost. In CFPB guidance last reviewed April 3, 2024, the agency explains that some lenders or mortgage brokers may advertise a loan as having no lender fees or no closing costs, even though services and costs are involved in originating mortgages.

  • Comfortable Non-Slip Grip:The ergonomic pen barrel has a soft rubberized coating for a comfortable, non-slip grip, so you won't get fatigued even after long hours of writing.

The CFPB identifies two common ways these costs can be handled:

  • Higher interest rate: A lender may offer a credit in exchange for charging a higher rate. That can reduce costs due at closing but cost more over time.
  • Costs added to the loan: Financing costs increases the new balance and reduces the equity left in the home.

Inspect the Loan Estimate to determine which mechanism applies. Compare the actual rate, credits, fees, and loan amount with other offers; do not rely on the “no-cost” label as a substitute for that comparison.

Use this workflow to evaluate a real offer

  1. Write down your current loan details. Record the balance, interest rate, remaining term, monthly principal-and-interest payment, and any prepayment penalty. Keep other payment components separate.
  2. Request comparable Loan Estimates. Ask more than one lender to quote the loan terms you want to compare. Freddie Mac’s Refinance Calculator and Refinancing Cost Calculator can help you explore inputs, but they provide guidance and estimates, not a substitute for precise current lender figures.
  3. Sort costs into the right categories. Review charges, prepaid items, escrow funding, lender credits, and points in the actual estimates. Do not assume the full cash-to-close amount is a fee or that every offer handles costs the same way.
  4. Compare each offer’s key terms. Record rate and rate type, term, monthly principal and interest, costs, points or credits, whether costs are financed, new balance, and mortgage insurance where relevant. Note any prepayment penalty on the loan being paid off.
  5. For a basic rate-and-payment refinance, calculate break-even. Divide net refinance costs by the monthly principal-and-interest savings, then compare the result with your expected time in the home or loan.
  6. For a cash-out or term-changing refinance, compare schedules and goals. Include balance, payment, costs, term, and interest over a shared time horizon; for cash-out, include the cash received and how you plan to use it.
  7. Check the decision against your circumstances. Consider whether you may move soon, whether the home’s value has fallen, whether your credit standing has declined, and whether a prepayment penalty applies. The CFPB identifies these as relevant considerations.

Interpret the result without overreading it

A break-even calculation answers a limited question: using the costs and principal-and-interest savings you entered, how many months would it take for those savings to equal those costs? It does not predict whether you will stay in the home long enough, establish that all loan options have been compared, or account for every future payment and change in circumstances.

Check that the inputs come from current offers and that you have not mixed loan fees with prepaid or escrow amounts, or principal and interest with a broader monthly bill. If the new term differs from the old one, if cash is coming out, or if rate predictability is the main goal, use a broader comparison rather than treating the ratio as a verdict.

Freddie Mac’s calculators can help explore estimates, but lender documentation is needed for precise terms and costs. Loan offers and calculator availability can change; use current Loan Estimates and ask lenders to explain any estimate category or assumption you cannot reconcile.
