How to Calculate Self-Employed Income for a Mortgage Application

Mortgage lenders do not usually count your business’s gross revenue as your personal income. They review tax returns and other business records to estimate the income that is stable, likely to continue, and available to support your mortgage payments. The exact calculation depends on your business structure, income history, and loan program. The rules below focus on U.S. underwriting, especially Fannie Mae conventional guidance; other programs and lenders may use different rules or additional requirements.

What counts as self-employed income for a mortgage?

For mortgage purposes, self-employed income is not simply everything a business brings in. Revenue is the money a business earns before expenses. Taxable income reflects allowable deductions and other tax rules. Cash flow considers the money available to the business and its owners. A lender then determines what portion, if any, can be treated as the borrower’s qualifying income for a mortgage.

Fannie Mae’s Selling Guide section B3-3.5-01, “Underwriting Factors and Documentation for a Self-Employed Borrower,” dated December 13, 2023, describes the central task as determining “the amount of income that can be relied on by the borrower in qualifying for their personal mortgage obligation.” The lender also assesses whether the business can continue generating and distributing income. This distinction matters because an income amount shown on a personal tax return may not represent cash the borrower actually received.

Under this Fannie Mae guidance, a borrower with an ownership interest of 25% or more in a business is considered self-employed. A person can also have self-employment income alongside wages or other income; the lender evaluates each source under the applicable program rules.

How lenders calculate qualifying income

There is no universal formula that borrowers can apply to every tax return. In particular, a simple average of two years’ net income may not reflect the lender’s final calculation. Underwriters evaluate the records, income trend, business finances, and applicable loan rules to arrive at a supportable monthly figure.

  1. Identify the income sources and business interests. The lender determines which businesses and income sources need review, including the borrower’s ownership share and business structure. It considers the stability of income, the business and its market, demand for its products or services, financial strength, and ability to generate and distribute income.
  2. Review the required tax-return history. For Fannie Mae conventional underwriting, the general expectation is a two-year earnings history. The lender may review signed personal federal returns, relevant schedules, and, where applicable, business returns. Complete IRS transcripts may also be used. The lender can request current business records if it needs a more up-to-date picture.
  3. Analyze cash flow rather than copying a headline figure. The underwriter reviews income and business gains or losses reported on the borrower’s personal return. Where the business or income source calls for it, the lender may separately examine business trends, expenses, taxable income, recurring income, and distributions.
  4. Determine the supportable monthly amount. For Fannie Mae loans, the lender may use Cash Flow Analysis Form 1084, another method applying the same principles, or an approved tool. Fannie Mae’s Income Calculator is a lender tool that can produce a business-by-business report covering overall qualifying income, trends, and liquidity. A borrower’s own estimate can help with planning but is not an underwriting result.
  5. Consider debts and the business’s ability to keep operating. The lender evaluates whether the calculated income supports the proposed housing payment and other debts. If business assets are proposed for a down payment, closing costs, or reserves, the lender also analyzes whether withdrawing them would harm the business.

Freddie Mac explains the debt-to-income ratio, or DTI, as a comparison of gross monthly income with housing costs and other debts. For a self-employed borrower, the income accepted for that calculation may be lower than business revenue or the amount a borrower informally considers their earnings, because business expenses and underwriting adjustments affect the documented income used.

Why the business structure changes the analysis

A sole proprietor, partner, and S corporation shareholder may report income differently. A partnership or S corporation may pass taxable income through to an individual’s Form 1040 even when the business has not distributed the same amount in cash. The lender therefore may need to assess both the amount reported and whether income is available to the borrower without weakening the business.

For a business with multiple owners, the borrower’s share and the records supporting that share matter. The lender may examine the borrower’s business return, ownership evidence, and cash-flow information rather than assuming that all business income belongs to one owner. Business assets used for personal mortgage costs can also require a separate review of the effect on the business.

How many years of self-employment history do you need?

Fannie Mae generally expects two years of earnings history, but its guidance includes specific paths that may allow a different return history. Meeting a stated condition does not guarantee that a lender will approve the income or the mortgage: the underwriter still evaluates the business, documentation, experience, and income’s likelihood of continuing.

History path Fannie Mae guidance described in the Selling Guide What it means for the borrower
General expectation Two years of prior earnings history. Be ready to document the requested period with personal returns and, when applicable, business returns or complete IRS transcripts.
Less than two years in the current business The most recent signed personal and business returns must show a full 12 months of income from the current business. The lender must also find evidence of prior income at the same or a higher level in the same or a similar field or occupation, and consider experience and business debt. This is a conditional allowance, not an automatic exception. A shorter business history alone does not establish that the lender can use the income.
Specified one-year-return option The business must have existed for five years, and the borrower must have held at least a 25% ownership share for five consecutive years. Specified return support and a documented cash-flow analysis are required. This option has detailed conditions. When there are multiple businesses or income sources, each business is assessed separately.

These are Fannie Mae policy conditions, not a promise that every lender or loan program will accept the same documentation. A lender may apply its own overlays, and FHA, VA, USDA, jumbo, portfolio, and non-QM underwriting can differ. Ask which program’s requirements apply before relying on a shorter history or one-year-return path.

Which records should you prepare?

Ask your loan officer for a document checklist early. The exact request depends on your business structure, income sources, return-filing status, loan program, and whether the underwriter needs current financial information. The following are commonly relevant under the guidance described by Fannie Mae and Freddie Mac.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Record What it helps establish Practical note
Signed personal federal tax returns and applicable schedules Income and business gains or losses reported on the individual return over the requested period. Provide all applicable schedules, not just the first page or a summary of income.
Business returns and schedules, when applicable Business income, expenses, and other details needed to analyze the borrower’s share and cash flow. Whether these are required depends on the business and underwriting review.
Complete IRS transcripts Tax-return information when transcripts are used in place of copies of returns. Fannie Mae’s guidance specifies that transcripts used for this purpose should be complete, legible, and include applicable schedules.
Current year-to-date profit-and-loss statement and balance sheet More recent evidence of business activity and financial condition. Freddie Mac lists these as possible records; the lender determines whether and what format is needed.
Ownership or time-in-business evidence Business ownership and history, including support for relevant underwriting exceptions. Examples in Fannie Mae guidance include an EIN confirmation, business license, articles of incorporation, or partnership agreements. Its consumer checklist also lists a business license for self-employed applicants.
Business account statements or other current cash-flow evidence Whether proposed business funds are available and whether taking them out could harm operations. The lender may request several months of statements or a current balance sheet when business assets are intended for closing funds or reserves.

Keep records organized by business and tax year, and tell the lender about all relevant ownership interests and income sources. If you have not filed a return for the most recent year, ask what current records the lender can consider and how the filing status affects timing. Do not assume that a year-to-date statement replaces the tax history required for a particular program.

How tax deductions and add-backs affect the result

Business deductions can reduce taxable income, which can in turn reduce the income a lender uses in a DTI calculation. Freddie Mac notes this trade-off: a deduction may lower a tax bill while also lowering income shown to a mortgage lender. That does not mean a deduction is improper or that a borrower should change legitimate tax reporting to qualify.

Some expenses may be treated differently in a lender’s cash-flow analysis, but an add-back is not automatic. Do not assume that depreciation, meals, mileage, home-office expenses, or any other deduction will be added back in full. The lender must apply the rules for the loan program and support any adjustment with documentation.

Fannie Mae’s cash-flow guidance says a nonrecurring loss, such as an extraordinary one-time expense, should not be included in the cash-flow analysis. Whether an item qualifies and how it affects the calculation are decisions for the lender under the applicable rules; a borrower should not simply remove an expense from their own estimate.

If you are planning a tax filing or considering a business expense decision before applying, coordinate with your tax professional and lender. Tax planning and mortgage underwriting are different tasks, and changing a return to increase apparent income can have tax and documentation consequences.

What if your income is declining or fluctuating?

The lender examines the earnings trend and asks whether each income source is stable and likely to continue. A changing figure across tax years can prompt a closer look at what caused the change, whether it is recurring, and whether business conditions support future income. A decrease, an unusual one-time event, business debt, or income reported by a pass-through entity but not distributed can all affect the analysis.

There is no single rule established here that every lender automatically averages two years, uses only the lower year, or disregards a bad year. The treatment depends on the documented circumstances and the applicable program. Rather than relying on a generic online formula, ask the loan officer to identify the tax-return lines reviewed, adjustments made, trend treatment used, and monthly qualifying-income figure reached for your loan.

How to estimate income before you apply

A homebuyer can make a rough planning estimate from their own records, but should not treat it as a preapproval or final underwriting number. A useful estimate begins with documented income and expenses, then flags questions the lender must resolve. It should not start with gross receipts or assume a two-year average is the answer.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Gather the records for each business. Pull personal returns and applicable schedules for the years the lender is likely to request, plus business returns if relevant. Gather current year-to-date financial statements if available.
  2. Separate revenue, taxable income, and cash actually received. Note business revenue, expenses and deductions, the amount reported on the personal return, and any distributions received. Keep these categories distinct rather than calling all of them “income.”
  3. Mark changes and unusual items. Identify whether earnings rose or fell, whether a loss was recurring or extraordinary, and whether there were changes in business debt or distributions. Record the reason and the supporting documents rather than applying your own adjustment.
  4. Check whether funds will come from the business. If business assets may be used for the down payment, closing costs, or reserves, identify the amount and account. The lender needs to consider the impact of the withdrawal on business operations.
  5. Ask for a loan-specific explanation. Confirm the program, return period, documents, adjustments, and trend analysis the lender will apply. Ask for the resulting monthly qualifying-income figure and how it was derived.

This process can reveal documentation gaps and help you ask focused questions. It cannot establish what an underwriter will accept, because the lender must verify the records and apply the relevant underwriting method.

Questions to ask your loan officer

  • Which loan program and underwriting rules will be used, and are there lender-specific overlays?
  • How many years of personal and business returns do you need for my business structure and ownership share?
  • Can the current-year profit-and-loss statement, balance sheet, or bank statements be used to document recent activity?
  • How will you evaluate income that passed through to my personal return but was not distributed to me?
  • Which business expenses or losses, if any, are adjusted in the cash-flow analysis, and what documentation supports each adjustment?
  • How are income declines or fluctuations reflected in the monthly qualifying-income figure?
  • If I plan to use business assets for closing or reserves, what records will you need to assess the withdrawal?
  • What monthly qualifying-income amount are you using for this application, and which records and method produced it?

A preapproval is not the same as final loan approval. The lender’s assessment can change as it verifies tax records, reviews current business performance, and completes underwriting.
