Build the portfolio from the purpose of the money outward: define the goal and date, judge how much loss you can financially and emotionally withstand, select broad stock, bond and (if appropriate) commodity exposures, diversify within each category, and write down rules for review and rebalancing. There is no evidence-based stock/bond/commodity percentage that is right for every investor.

The framework below is general U.S. investor education, not individualized investment, tax or legal advice. Your account type, tax residence, existing holdings, income needs and ability to recover from a loss can change the decision.

As an Amazon Associate I earn from qualifying purchases.

1. Start with the goal, date and capacity for loss

Asset allocation is the mix of investments you hold. It should follow what the money must do and when it may be needed, rather than begin with a model percentage copied from a chart. The U.S. Securities and Exchange Commission (SEC) defines a time horizon as the expected period for investing toward a goal. Its guidance explains that a longer horizon can make volatile investments more tolerable, while a short horizon generally calls for less volatility. See the SEC beginner guide to asset allocation, diversification and rebalancing.

Separate goals instead of averaging them

List each pool of money separately: for example, a house deposit that may be required in three years, retirement savings for several decades, or a reserve for a known tuition bill. A single portfolio can be inappropriate when one account serves several deadlines. Money with a near-term, non-negotiable use has less time to recover after a market decline than money intended for a distant goal.

Assess risk tolerance in two ways

Risk tolerance includes both willingness and ability to lose some or all of the original investment in exchange for potentially greater returns. Willingness is your reaction to a fall; ability is whether your income, emergency reserves and deadline allow you to wait. A questionnaire can prompt useful questions, but its score is not a substitute for checking cash needs and the consequences of a loss.

  • Ask how much of the account could fall without forcing you to sell or miss the goal.
  • Identify guaranteed or essential spending that should not depend on commodity or stock prices.
  • Record the horizon and the largest loss you could realistically absorb; revisit both after a job change, withdrawal date or major liability.

2. Decide which asset categories have a job

Stocks, bonds and cash are common categories. The SEC also identifies real estate, precious metals and other commodities, and private equity as categories some investors include; each has its own risks and fees. Its overview of investment options is at Investor.gov’s investment-options guide.

Category Question to answer Risks to examine
Stocks Can this money remain invested through substantial price swings? Company, sector, market, currency and valuation risk; a narrow holding can create concentration.
Bonds Do you need income, a maturity date, or a stabilizing asset relative to stocks? Interest-rate, credit/default, inflation, call, liquidity and currency risk.
Commodities What specific diversification purpose justifies an exposure with its own structure and costs? Commodity-price volatility, supply or demand shocks, futures-roll effects, leverage, liquidity, fees and tax treatment.
Cash or cash equivalents Which near-term expenses and emergency needs must remain readily available? Inflation reducing purchasing power and, depending on the vehicle, bank, fund or issuer risk.

Commodities are optional, not a required ingredient of diversification and not a guaranteed hedge against inflation or stock-market losses. State the job of each category before choosing a product. If you cannot explain why an exposure belongs in the portfolio and what would make you remove or resize it, the allocation is not yet defined.

3. Build diversification at two levels

The SEC’s Investor.gov guide puts the principle plainly: “A diversified portfolio should be diversified at two levels: between asset categories and within asset categories.” Diversifying between stocks, bonds and commodities does not prevent concentration inside one of those buckets.

Diversify across asset categories

Different assets can respond differently to economic growth, interest rates, inflation, company earnings and supply shocks, but their relationships change. Do not assume that a commodity allocation will always rise when stocks fall or that bonds will always offset equity losses. Use the categories to avoid relying on one return driver, while accepting that diversification reduces concentration risk rather than eliminating losses.

Diversify within each category

For stocks, inspect geographic, company-size and sector exposure. For bonds, check government and corporate issuers, credit quality, maturities, duration and currencies. For commodities, identify whether the vehicle covers one commodity, a sector such as energy or agriculture, or a broad basket and how the index is constructed.

A fund label alone proves nothing. A narrowly focused exchange-traded fund (ETF) or mutual fund can hold many securities in one industry and remain concentrated. Several funds can also own the same companies or bonds. The SEC’s allocation guidance at Investor.gov’s asset-allocation page recommends looking through labels to holdings and categories.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use a holdings-and-overlap check

  1. Download each fund’s current holdings, asset-class breakdown and geographic or sector exposure from its prospectus or shareholder report.
  2. List the largest positions and compare them across funds; count the same issuer only once when judging economic exposure.
  3. Check whether a broad fund is being duplicated by a sector fund, single-country fund or individual security.
  4. Note cash, derivatives and securities lending practices that can change the stated exposure.

Holdings change, so date your review and use current disclosures. Owning more ticker symbols is not the same as owning more independent risks.

4. Understand how commodity exposure actually works

“Commodity exposure” can mean very different things. You might own a physical asset, shares of companies that produce it, or a fund or exchange-traded product (ETP) that uses commodity interests. The Commodity Futures Trading Commission (CFTC) explains in its commodity ETP customer advisory that commodity ETPs and mutual funds may use futures, options, swaps or foreign exchange and may be organized as commodity pools.

Physical ownership, producers and futures are not interchangeable

A fund holding mining companies has equity, management and stock-market risks in addition to metal prices. A futures-based fund owns contracts rather than the underlying barrels, bushels or bars. A futures contract is time-limited and does not convey ownership of the commodity. Share values therefore may not track the spot price over time.

Contract rolling can add or subtract return

Before a futures contract expires, a fund generally closes or sells it and enters a later contract. If later contracts cost more than the expiring contract, repeatedly rolling can create a drag on returns even when the spot price is unchanged; the opposite curve condition can have the opposite effect. Trading spreads, brokerage, collateral returns, management fees and other expenses also affect results. Read the product’s methodology rather than assuming a commodity index is a direct price measure.

Commodity markets have different fundamental risks

  • Energy: supply disruptions, storage constraints, transportation and geopolitical events can dominate prices.
  • Agriculture: weather, planting conditions, disease, harvests and storage are often important.
  • Metals: industrial demand, construction, monetary conditions and other macroeconomic factors can matter.

These are broad risk descriptions, not forecasts. A product can change its permitted instruments or strategy within the limits of its documents.

Read the current disclosure before buying

For every commodity fund or ETP, locate the current prospectus, supplement and shareholder information. Confirm:

  • the instruments used—physical holdings, futures, options, swaps, producer equities or a combination;
  • the benchmark, contract-selection and rolling method, and whether leverage or inverse exposure is allowed;
  • principal risks, collateral policy, counterparty arrangements and circumstances that can produce tracking differences;
  • the expense ratio plus trading, spread, financing and other costs; and
  • share creation, redemption, liquidity and any limits or suspension provisions.

Fees and rules vary by product and can change. The CFTC advisory is a risk-education resource, not an endorsement of any particular ETP.

5. Turn the decision into a documented allocation

Once the goal, horizon, risk capacity and category roles are clear, write a target range for each exposure. A range can acknowledge market movements while still giving you a decision rule. The sources do not establish a universal stock, bond or commodity percentage for an unspecified investor, so treat published examples as illustrations rather than recommendations.

Use ranges and a written rationale

For each category, record the target, an acceptable upper and lower boundary, the account in which it will be held, and the reason it exists. State whether a commodity allocation is intended to diversify a particular risk, fund a known liability, or satisfy another documented purpose. Also note what evidence would cause you to change the target—such as a new time horizon—not what a recent price move might tempt you to do.

Prefer broad, understandable exposures

Choose a vehicle only after comparing its holdings, structure, risks, fees, liquidity and tax consequences. Low cost is useful but does not cure concentration, unsuitable duration or a futures strategy you do not understand. An individual security can be used, but the burden of diversifying issuers and monitoring it is higher than with a genuinely broad vehicle.

Place assets with the account in mind

Tax treatment depends on jurisdiction and account type. Interest, dividends, capital gains, distributions from commodity pools and sales used for rebalancing can be treated differently. Obtain local tax advice before acting; do not infer your result from a fund’s headline return or another investor’s account.

Comparison axis Questions to answer
Underlying exposure What issuers, countries, sectors, maturities or commodities are held? Where does it overlap with existing positions?
Structure Is the exposure physical, equity-based, futures-based, options-based, swap-based or mixed? Who holds collateral and what happens at contract roll?
Strategy flexibility and risks Can the manager change instruments, concentration, duration or leverage within the stated mandate? What principal risks are disclosed?
Total cost What are the management expense, bid-ask spread, brokerage, financing, roll and other trading-related costs?
Liquidity and redemption What is the normal trading volume, creation/redemption process, dealing cut-off and possibility of suspension or a wider spread?
Tax consequences How could distributions, sales, futures or pool treatment interact with this investor’s account and jurisdiction?

If a fact is not in the current disclosure, mark it as unknown and investigate rather than filling the gap with an assumption. Product names and strategies can change.

7. Set rebalancing rules before markets move

Market returns will change your weights. Rebalancing means restoring the intended mix, not predicting which asset will rise next. The SEC’s beginner guide describes both periodic reviews—such as every six or twelve months—and threshold rules that trigger action after a holding moves a preset percentage from target. See the SEC rebalancing guidance.

Choose a review method

  • Calendar review: check on a stated schedule, such as semiannually or annually, and act only when the written rule says to.
  • Threshold review: monitor weights and rebalance when a category exceeds its chosen percentage-point or relative band.
  • Contribution-led review: direct new deposits to underweight categories before selling anything.

These methods can be combined. The important feature is a rule made before emotion and headlines become the decision-maker.

Rebalance with the least friction

  1. Calculate current weights using the same valuation date and include all relevant accounts if your policy is household-wide.
  2. Identify the category outside its band and the amount needed to return toward target.
  3. Use new contributions, dividends or withdrawals first when they can correct the drift.
  4. If a sale is necessary, check commissions, bid-ask spreads, early-redemption charges and tax consequences before placing the order.
  5. Record the transaction, resulting weights and reason; do not expand the policy merely because one asset recently performed well.

Rebalancing can leave a rising asset underweight and require buying an unpopular one. It can also realize gains. Your tax professional can explain local rules; the SEC guidance does not provide personal tax advice.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

8. Consider packaged approaches without outsourcing judgment

A target-date fund is one possible packaged approach for someone saving toward a specified date. The SEC’s target-date fund bulletin explains that these funds hold a mix of investments and generally change their allocation over time, typically becoming more conservative as the target date approaches.

The date in a fund’s name does not guarantee suitability or a particular risk level. Funds with the same target year can use different glide paths, fees, asset classes and “through” or “to” retirement assumptions. Check the current prospectus, glide-path schedule, underlying holdings, expenses, rebalancing policy and whether commodities are included at all. A packaged fund may simplify maintenance, but you still need to decide whether its goal and risk path match yours.

9. Common mistakes and practical corrections

  • Copying a fixed percentage: replace it with a goal, horizon and loss-capacity statement; no source here supports one allocation for everyone.
  • Treating a commodity fund as the spot commodity: read the futures, options, swap or physical-holding description and understand roll effects.
  • Counting funds instead of exposures: map top holdings, sectors, countries and issuers to uncover overlap.
  • Assuming diversification prevents losses: diversified assets can fall together during a shock; diversification manages concentration risk.
  • Rebalancing from headlines: follow the calendar or threshold rule and use contributions where possible.
  • Ignoring implementation costs: include expense ratios, spreads, commissions, roll costs, taxes and redemption terms in the comparison.
  • Using stale documents: obtain the current prospectus and disclosures because mandates, fees and holdings can change.
  • Putting near-term necessities in volatile assets: separate emergency and known-date spending from long-horizon investments.

10. A repeatable build-and-review checklist

  1. Name the goal, amount and date for each pool of money.
  2. Assess both willingness and ability to withstand a loss.
  3. Assign a job—or no job—to stocks, bonds, commodities and cash.
  4. Set target ranges and write the reason for each exposure.
  5. Select broad vehicles and verify holdings, overlap, structure, fees, liquidity and risks.
  6. For commodities, identify the instrument, roll method, curve risk and redemption terms.
  7. Check account and jurisdiction-specific tax effects before trading.
  8. Choose calendar, threshold or contribution-led rebalancing rules.
  9. Review after a material life change and on the written schedule, not in response to every market move.

This process produces a portfolio you can explain and maintain. It does not promise a return, remove market risk or turn general SEC and CFTC education into personal advice.
