The right mix depends on when you need the money, how much fluctuation you can tolerate, and how much liquidity you need. Diversification can reduce the effect of a poor result in one holding or category, but it cannot guarantee income, prevent losses, or ensure a profit.
Start with what the portfolio needs to do
Before choosing investments, define the job you expect the portfolio to perform. An income portfolio might be intended to provide cash for near-term spending, supplement other income, or contribute to a longer-term plan in which payments can vary. Those purposes call for different balances of liquidity, stability, and potential growth. A portfolio designed around a fixed spending need cannot be judged by yield alone: the timing and reliability of available cash, the risk of losing principal, and the possibility that income changes all matter.

Write down your constraints
- Time horizon: When will you need to draw on the money, and how long might it remain invested? The SEC’s Investor.gov explains that asset allocation—the division of investments among assets such as stocks, bonds, and cash—depends in part on the time horizon.
- Risk tolerance: Consider both your willingness and ability to withstand declines. A temporary price drop may be more consequential if you must sell to meet an immediate expense.
- Liquidity: Separate money needed soon from money that can remain invested. A contract with restrictions or a security that is difficult to sell may not suit an expense that could arise unexpectedly.
- Income need: Estimate the amount and timing of cash you expect to use, while recognizing that distributions, dividends, and interest can change and are not all guaranteed.
- Loss limits and other resources: Think about the size of a decline you could absorb and any other income or reserves available to meet spending needs.
These constraints are inputs to an allocation decision, not a formula that produces one universally correct portfolio. Investor.gov cautions that asset allocation is personal; copying a percentage mix or yield target from an example does not make it suitable for your circumstances.

Understand income and total return
Investment return can come from a rise or fall in value as well as from payments such as interest or dividends. The SEC’s Investor.gov introduction to investing describes both price changes and interest or dividend payments as sources of return. A portfolio that pays distributions can still lose value, and an investment that pays little or no current income may still contribute through changes in value. Evaluate the combined result and the portfolio’s purpose rather than treating the quoted yield as a complete measure of performance.

Income mechanisms differ. A bond may pay interest on a schedule set by its terms; a stock may pay dividends that a company can change; a publicly traded real estate investment trust (REIT) may make distributions; and an annuity may provide periodic payments according to an insurance contract. None of these mechanisms, by itself, means the amount you receive is certain for all investors or periods. Do not assume a high stated yield is a safe substitute for dependable spending money: a higher payment may come with greater price, credit, liquidity, concentration, or contract risk.
Diversify both across categories and within them
Holding several investments is not necessarily the same as being diversified. The SEC distinguishes diversification across asset categories from diversification within an asset category. A portfolio made up of many securities in one narrow segment may still depend heavily on that segment. A broad fund can make it easier to own many securities, but the word “fund” alone does not establish broad diversification.
Spread exposure across different sources of return
Stocks, bonds, and cash have different roles and risks. Bonds may help offset exposure to more volatile stock holdings, but they carry risks of their own. Cash can support liquidity and may fluctuate less than riskier investments, but inflation can erode its purchasing power. Stocks can add exposure to companies and potential dividends, while their prices can fall and dividends can change. These categories are not interchangeable, and none is a guaranteed income solution.

Check what you own inside each category
Within a category, avoid making one issuer, company, industry, or other narrow exposure the portfolio’s hidden center of gravity. If you use funds, inspect their holdings and top positions. Two funds with different names can own many of the same securities; owning both may add less diversification than their number suggests. Look at the underlying holdings across the portfolio, not just at each investment in isolation. Investor.gov notes that broadly diversified funds can help spread exposure, while narrowly focused funds may not provide adequate diversification.

Diversification reduces dependence on any one holding or category; it does not remove market, issuer, interest-rate, inflation, or liquidity risk. Even a portfolio with many holdings can fall when its investments share exposure to the same broad risk.
Compare possible building blocks
The table describes general roles and risks, not recommended allocations or products. The SEC Investor.gov materials cited here discuss the relevant investment types. Whether a building block belongs in a particular portfolio depends on its terms and on your objectives, horizon, risk tolerance, liquidity needs, and tax situation.
| Building block | How it may produce income | Risks and practical checks |
|---|---|---|
| Bonds and fixed income | Bonds are debt securities that may pay interest regularly. | Assess issuer creditworthiness, interest-rate sensitivity, maturity, liquidity, and tax treatment. A bond fund should not be treated as guaranteeing return of principal on a particular date. |
| Stocks and diversified equity funds | Some stocks pay dividends; total return can also include changes in share price. | Dividends can change and share prices can fall. Review company, sector, and fund holdings to identify concentration and overlap. |
| Publicly traded REITs | REITs may provide distributions and real estate exposure. | REITs have investment risks, and exchange-traded public REITs should be distinguished from non-traded REITs when considering access and liquidity. REIT dividends typically are not qualified dividends for federal tax treatment. |
| Annuities | An insurance contract may provide periodic payments immediately or at a later time, depending on its terms. | Review costs, surrender charges, contract features, access restrictions, and the insurer’s claims-paying ability. An annuity is not equivalent to a liquid bond or fund holding. |
| Cash and cash equivalents | They can be available for spending without relying on a sale of a more volatile investment. | Cash can be less volatile than riskier assets, but inflation can erode returns. Identify the exact product: an insured bank deposit is not the same as a money-market mutual fund or another security. |
Bonds: look beyond the coupon
A bond is a loan to an issuer, so the issuer’s ability to pay matters. Bond prices can also respond to changes in interest rates; a bond’s maturity and the price at which it is bought affect what an investor may experience. Liquidity—the ability to sell when needed—can matter as much as scheduled interest if the bond must be sold before maturity. The SEC’s bond FAQs also note that municipal bond interest may be exempt from federal tax and may also be exempt from state or local taxes for residents of the issuing state. That treatment depends on the bond and the investor’s situation; it is not a blanket tax outcome for every municipal bondholder.

1Fix the driver behind crashes, sound loss and screen glitches2Repair Windows errors before they cause bigger problems3Scan for outdated or missing drivers - takes under a minuteDo not equate a bond’s scheduled payments with a guarantee that every investor will receive a particular return. Issuer credit risk, interest-rate sensitivity, maturity, liquidity, purchase price, and tax treatment all affect the decision. A bond fund also differs from holding an individual bond to maturity: a fund’s portfolio holdings and value change, so it should not be assumed to return principal on a specific date.

Stocks and equity funds: income is only one part
Dividends can contribute cash flow, but a company’s board can change or suspend them, and the stock price can move independently of the dividend. A single-company position makes results especially dependent on that issuer. A diversified equity fund may spread exposure across companies or sectors, but inspect the holdings to see what it actually owns. Equity exposure can contribute to total return through price appreciation as well as dividends; neither is assured.
REITs: distributions do not erase real-estate risk
Publicly traded REITs provide a way to add real estate exposure through exchange-traded securities. The SEC’s Investor Bulletin on publicly traded REITs says REITs generally must distribute at least 90 percent of taxable income. That is a rule about distributing taxable income, not a promised investor yield, a guaranteed payout amount, or a guarantee against a decline in share value. The same SEC bulletin notes that REIT dividends typically are not qualified dividends for federal tax treatment. Tax outcomes can depend on an investor’s circumstances.
Do not treat all REITs as equally liquid. Publicly traded REIT shares are exchange-traded; non-traded REITs are a distinct form with different access and liquidity considerations. If considering a REIT, understand which type it is, how its shares or interests can be sold, what fees apply, and how its real estate exposure fits alongside the rest of the portfolio.

An annuity is an insurance contract, not a bond or mutual fund. Depending on the contract, it may start payments immediately or at a later date. Compare how payments are calculated and when they begin, what charges apply, whether surrender charges or other restrictions affect access, and what features are included. Consider the insurer’s claims-paying ability as well. The SEC’s Investor.gov annuity information emphasizes understanding costs and contract features; do not select one on the basis of a payment illustration without understanding the obligations and restrictions behind it.

Cash: prioritize access, but account for inflation
Cash and cash equivalents can serve near-term liquidity needs and may reduce volatility relative to riskier assets. They can also lose purchasing power when inflation exceeds their returns. Identify what you are holding: an insured bank deposit and a money-market mutual fund are not the same product and do not have identical protections. The right cash role depends on spending needs and time horizon, not on an assumption that cash is risk-free in every sense.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Use a repeatable process to build the portfolio
- Define the need. Write down the amount and timing of expected withdrawals, how much must be readily accessible, and what other resources may cover spending. Separate near-term liquidity needs from investments intended to remain invested longer.
- Set your allocation constraints. Decide how much fluctuation and potential loss you can tolerate, taking account of when you may need the funds. Choose a target mix of asset categories consistent with those constraints. There is no universal stock-bond-cash percentage or yield target that fits every investor.
- Choose diversified exposure within each category. For every fund or security, identify what it holds or who owes the payment. Review top positions, issuer and sector concentration, and overlap with other holdings. Do not count two overlapping funds as fully independent sources of diversification.
- Compare risks, costs, liquidity, and taxes before buying. For bonds, assess issuer credit, rate sensitivity, maturity, and marketability. For stocks and REITs, assess concentration and the possibility that value or distributions will fall. For annuities, examine contract charges, surrender provisions, features, and the insurer. For cash products, distinguish deposits from securities. Compare fees and tax consequences in light of your own circumstances.
- Record the target and review it periodically. Keep a record of the intended mix and the reasons for it. Review whether market movements or new contributions have shifted the actual mix away from the target, and whether your spending needs or time horizon have changed.
- Rebalance when appropriate. Rebalancing means restoring the portfolio toward its chosen mix. You can sell some holdings that have grown above target or direct new contributions toward areas that have fallen below target. Either approach may have costs or tax consequences, so consider those before acting. Investor.gov says some experts use intervals such as six or 12 months, while others use preset allocation bands; rebalancing is generally done relatively infrequently. Those are examples of approaches, not a schedule that is best for everyone.
How to assess an income opportunity without being led by yield
A quoted yield is not a complete description of an investment. Before adding a holding, determine what generates its payment, how variable that payment may be, and what could happen to the value of the investment itself. A high payment may reflect risks that are easy to miss when comparing headline numbers alone.
- Source of payment: Is the cash interest, a dividend, a REIT distribution, or a contract payment? What conditions or business results affect it?
- Principal risk: How could the investment’s value decline, and would you need to sell during a decline to meet spending needs?
- Credit and rate risk: For debt securities, who owes the money, and how could changes in interest rates affect value?
- Concentration: Does this holding add a genuinely different exposure, or duplicate a company, issuer, sector, or category already represented?
- Liquidity and access: How readily could you sell or withdraw money, and are there surrender charges or other restrictions?
- Costs and taxes: What fees or contract charges apply, and how might payments and gains be treated for tax purposes?
- Fit: Does the holding support the portfolio’s time horizon and acceptable loss range, or is its appeal mainly a larger headline payment?
Use these questions to compare unlike investments without pretending their payments are interchangeable. A bond’s interest schedule, an equity dividend, a REIT distribution, and an annuity payment arise from different structures and carry different risks and restrictions.
Common mistakes that create hidden dependence
Owning many names but little variety
Several holdings can still leave a portfolio concentrated if they share the same issuer, sector, or underlying securities. Fund names and the number of account line items do not reveal the whole exposure. Check fund holdings and top positions across the portfolio.

Treating a distribution as a fixed paycheck
Dividend and REIT distribution amounts can change, and investment values can fall. A payment does not, on its own, show whether the investment is suitable for a particular spending need or whether its total return has been positive.
Assuming a bond or a fund is risk-free
Bonds involve issuer, interest-rate, liquidity, maturity, and tax considerations. A bond fund should not be confused with an individual bond held to a particular maturity date, nor treated as promising a particular principal return at that date.
Ignoring access restrictions and product protections
An annuity’s contract terms and surrender charges affect access; non-traded REITs differ from exchange-traded public REITs in liquidity considerations. An insured bank deposit is distinct from a money-market mutual fund or other security. Confirm the product structure before treating funds as available for a near-term expense.
Rebalancing without checking consequences
Selling an overweight holding can bring an allocation closer to target, but a sale may create costs or tax consequences. Directing new contributions to underweight areas is another method described by Investor.gov. Consider the effects of either approach before making changes, and avoid treating a calendar interval as a rule that overrides your circumstances.
What diversification can—and cannot—do
Diversification is a way to avoid making the portfolio’s outcome depend entirely on one stock, bond, or narrow investment category. It can spread exposure among asset categories and among holdings within them. It cannot eliminate losses, guarantee a particular level of income, or prevent several investments from declining together. A sound process therefore combines diversification with a realistic time horizon, an allocation suited to risk tolerance, attention to liquidity and costs, and periodic review.
