Balance sector funds by treating them as targeted positions inside a broader asset-allocation plan—not as substitutes for diversification. Set your desired mix of stocks, bonds, cash and other major asset categories first. Then map every sector exposure, including sectors embedded in broad funds, check for duplicated holdings and excessive concentration, and direct new money or trades toward the allocation you chose.
There is no universally correct percentage for sector funds. The appropriate amount depends on your goals, time horizon, risk tolerance, account type and the rest of your holdings. The U.S. Securities and Exchange Commission (SEC) describes diversification at two levels: between asset categories and within each category.

What a sector fund adds—and what it does not
A sector mutual fund or exchange-traded fund (ETF) pools investors’ money to buy companies in a defined part of the economy, such as financials, health care, energy or technology. That gives you a convenient way to emphasize a theme or industry group, but it is still a concentrated exposure.
Investor.gov warns that “a mutual fund or ETF won’t necessarily provide diversification, especially if it is narrowly focused (such as on one industry sector).” A fund may own dozens of companies and still rise or fall mainly with one economic segment. Holding several sector funds can also leave you with the same large companies in multiple places.

Think of a sector fund as a satellite around a diversified core. A broad stock fund can supply exposure across many industries, while a sector fund changes the emphasis. The sector position should be evaluated together with the rest of the portfolio, not counted as a separate source of diversification simply because it has its own ticker.
Start with the portfolio-level allocation
Before selecting a sector percentage, write down the allocation you are trying to maintain. Include every major asset category and every account you consider part of the same investment plan.
List the major asset categories
- Stocks, including individual shares, broad funds and sector funds.
- Bonds and bond funds.
- Cash or cash equivalents.
- Any other material investment category in your plan.
Compare the current mix with your chosen plan. An all-stock portfolio can be diversified across industries yet still carry more asset-allocation risk than a plan that includes other categories. Conversely, a portfolio with bonds can still be poorly diversified within its stock portion if one industry dominates.

Your allocation is a risk-management decision tied to your goals and ability to tolerate losses. A sector fund is not a reliable way to predict which industry will outperform. Choose the overall stock, bond and cash mix first; only then decide whether a sector tilt has a role.
The SEC’s guidance does not prescribe one sector-fund percentage, annual schedule or tolerance band for everyone. Document your own target and the reason for it instead of adopting a number from a generic checklist.
Map your true sector exposure
The next step is an exposure inventory. Record each holding’s current value, asset category, sector classification and percentage of the total portfolio. Include sectors held indirectly through broad funds.

Look through broad funds
A broad-market fund may already have a substantial position in the sector you are considering. Add that embedded exposure to any dedicated sector fund and individual stocks. Otherwise, you may believe you have a small satellite position while the combined weight is much larger.
Use current disclosures
Fund objectives, classifications, holdings and weights change. Use each fund’s current holdings page and prospectus, rather than an old article or a ticker description. Investor.gov explains that fund shares represent a proportionate interest in the underlying portfolio; the fund’s own disclosures show what that portfolio currently contains.
Build a simple exposure worksheet
| Holding | Asset category | Stated or look-through sector | Portfolio value | Portfolio weight | Largest holdings or overlap notes |
|---|---|---|---|---|---|
| Broad stock fund | Stocks | Record each material sector exposure | Current value | Value divided by total portfolio | List major issuers |
| Dedicated sector fund | Stocks | Fund’s defined sector | Current value | Value divided by total portfolio | Compare with other funds |
| Bond fund | Bonds | Not a stock-sector position | Current value | Value divided by total portfolio | Review its own risks separately |
For an approximate look-through calculation, multiply the amount invested in a fund by the sector weight shown in its current holdings disclosure. Add the results for every fund and stock that provides exposure to that sector. The calculation is an estimate when classifications or reporting dates differ, so note the date of each disclosure.
Check concentration and duplication
Sector breadth and company breadth are different. A sector fund can spread money among many issuers yet remain vulnerable to the same economic forces. Two apparently different funds can also own the same leading companies.
Compare top holdings across funds
Make a list of the largest holdings in each fund and mark repeated issuers. Pay particular attention when a broad fund, a sector fund and an individual stock all own the same company. Counting funds instead of underlying companies can hide this overlap.
Recommended Free Tools
Ask three concentration questions
- How large is the combined sector weight? Add direct and look-through exposure across every account in the plan.
- How much depends on the largest companies? Review the fund’s top holdings and their individual weights.
- Would the same economic shock affect several positions? Funds with different names may still respond similarly if they own comparable businesses or depend on the same demand, regulation, interest-rate or commodity conditions.
Investor.gov’s prospectus guidance specifically flags concentration risk for funds focused on a sector, industry or geography. A prospectus can also explain the fund’s investment objective, principal risks and permitted holdings, which are essential to interpreting a top-holdings list.

Decide whether a sector position belongs in the plan
After measuring the current exposure, make a deliberate decision rather than letting the position grow by accident.
Reasons an investor might use one
- To express a clearly defined, long-term preference within the stock allocation.
- To fill a gap that remains after reviewing the holdings of broad funds.
- To implement an investment policy that explicitly allows limited tactical or thematic positions.
Reasons to reduce or omit one
- The sector is already heavily represented in broad funds or individual stocks.
- Several funds duplicate the same largest issuers.
- The position would make the portfolio’s volatility or downside unacceptable for the goal and time horizon.
- You cannot explain the fund’s objective, classification, concentration or principal risks from its current documents.
A sector fund should be understandable enough that you can state what it owns, why it is in the plan and what would cause you to reduce it. If the answer is only that the sector has recently performed well, you are making a performance bet rather than following a documented allocation.
Compare sector funds on the facts that matter
Do not choose between funds by ticker count or recent returns alone. Compare the current documents and disclosures using the same criteria.
Do these 3 things before closing this tab:
1Fix the driver behind crashes, sound loss and screen glitches2Repair Windows errors before they cause bigger problems3Scan for outdated or missing drivers - takes under a minute| Comparison point | What to examine | Why it affects balance |
|---|---|---|
| Investment objective or index | What the fund is designed to track or own | Two funds labeled for the same sector may define their opportunity differently. |
| Sector classification | The methodology used to decide which companies qualify | Different classifications can create different exposures and overlap. |
| Holdings and weights | Current constituents, top positions and reporting date | Reveals issuer concentration and duplication with other holdings. |
| Principal risks | Sector, industry, geography, liquidity and other risks in the prospectus | Shows how narrowly the fund may behave in stressed conditions. |
| Costs | Current expense information in the prospectus and fund materials | Fees reduce returns and should be compared on a like-for-like basis. |
| Trading mechanics | Mutual-fund dealing rules versus ETF market trading | Determines how and when your order is priced. |
Investor.gov notes that ETFs trade at market prices that fluctuate during the trading day. Mutual funds generally process purchase and redemption orders under their fund-pricing rules. Read the current prospectus and trading information before placing an order; the exact costs, holdings and mechanics vary by fund and change over time.
Set a rebalancing method
Rebalancing means returning the portfolio toward the allocation you selected. It is not an attempt to forecast the next winning sector.
Use contributions first
When adding money, direct new contributions toward underweighted asset categories or positions. The SEC identifies this as one way to restore balance without necessarily selling an overweight holding. It can be especially useful in taxable or otherwise cost-sensitive accounts, although the account-specific consequences should be considered.

Trade only when the plan calls for it
If contributions are not enough, reduce positions that exceed your documented target and add to those below it. Record the reason, date, amount and resulting allocation. Avoid creating a new target merely because a sector has moved sharply.

The reviewed SEC material does not establish a universal calendar or percentage threshold. You can choose a periodic review or a written deviation rule, but apply it consistently and make the rule fit your circumstances. A rule that is so frequent that it encourages reaction to ordinary market movement is unlikely to be useful; a rule that is never checked will not control concentration.

Suppose an investor’s stock allocation contains a broad fund, a dedicated sector ETF and a single company. The broad fund reports that 18% of its assets are in the same sector as the ETF. The investor holds 60% of the portfolio in the broad fund and 10% in the sector ETF; the individual stock is another 4% of the total portfolio and belongs to that sector.
- Estimate the broad fund’s look-through sector exposure: 60% multiplied by 18% equals 10.8% of the total portfolio.
- Add the dedicated sector ETF’s 10% and the individual stock’s 4%.
- The estimated combined sector exposure is 24.8% of the total portfolio, before considering any other holdings or classification differences.
- Review the ETF and broad fund top holdings to see whether the same issuers drive much of that 24.8%.
- Compare the result with the investor’s written allocation policy. If it is above the policy, direct new contributions elsewhere or rebalance according to the chosen rule.
These figures are an illustration of the calculation, not a recommended allocation. Actual weights should come from current disclosures and the investor’s own plan.
Common mistakes and how to correct them
Counting tickers instead of exposures
Problem: Four funds appear diversified because they are four separate holdings. Correction: Combine their underlying sector weights and compare their top issuers.

Treating a sector fund as the core
Problem: A concentrated fund becomes most of the stock allocation. Correction: Re-establish the portfolio-level asset mix and evaluate the sector fund as a targeted satellite.

Using stale holdings
Problem: An old fact sheet no longer represents the fund. Correction: Check the current holdings page, prospectus and reporting date before calculating exposure.
Ignoring non-stock assets
Problem: The investor balances sectors but never checks whether the overall stock, bond and cash mix still matches the plan. Correction: Review asset categories first, then sectors within stocks.
Assuming different labels mean different risks
Problem: Funds with different names own similar companies or depend on the same economic driver. Correction: Compare objectives, classification methods, top holdings and principal-risk disclosures.

A repeatable review checklist
- Write the target percentages for stocks, bonds, cash and any other major categories.
- List every holding across the accounts included in the plan.
- Classify each holding and record its current value and weight.
- Look through broad funds for material sector exposures.
- Add direct, indirect and individual-stock exposure by sector.
- Compare top holdings to identify duplicated issuers.
- Read each sector fund’s current objective, prospectus and principal-risk disclosures.
- Decide whether each sector position is allowed, oversized, duplicated or unnecessary under the plan.
- Document how new contributions and trades will restore the chosen allocation.
- Review the worksheet when holdings, objectives or personal circumstances change.
When individualized advice is warranted
General allocation guidance cannot determine a suitable sector weight for a particular person. A professional can help integrate goals, time horizon, risk tolerance, account structure and the tax consequences of changing positions. Bring the complete holdings list, current fund documents and your written allocation policy to that conversation. Advice should supplement—not replace—the basic checks for asset allocation, sector concentration and overlapping holdings.
Frequently Asked Questions
How many sector funds should a diversified portfolio hold?
There is no evidence-based universal count. The number matters less than the combined exposure, overlap among top holdings and fit with your written asset-allocation plan.
Should sector funds replace a broad stock fund?
Usually, a sector fund is best evaluated as targeted exposure within the stock allocation. Replacing a broad core with a narrow fund can increase concentration and volatility.
How often should I rebalance sector funds?
The SEC guidance does not set one schedule or threshold. Choose a review trigger you can follow consistently, and use contributions toward underweighted categories when practical.
Do ETFs automatically diversify because they hold many stocks?
No. An ETF can hold many companies while remaining concentrated in one sector, and different ETFs can own the same issuers. Review the objective, current holdings and prospectus.
