A fundraising round is not, by itself, evidence that a high-growth company is failing or acting fraudulently. Companies raise capital to hire, build products, enter markets, refinance debt, or extend their runway. The useful question is whether the instrument, disclosures, business evidence, cash need, ownership changes, and promotional claims fit together and can be independently checked.
This framework is based on U.S. Securities and Exchange Commission (SEC) and Investor.gov guidance. It is general information, not legal or investment advice. Private-offering rules differ by jurisdiction, and a conclusion about a particular company requires its documents and facts.

Start with the right question: what is being raised, and why?
“The company is raising money” describes an event, not its quality. A young business may need outside capital because revenue arrives later than expenses, a new facility must be built before it produces cash, or a product requires years of development. A profitable company may also raise money for an acquisition or to replace expensive debt.
The same headline can conceal very different transactions. A primary financing sends new money to the company. A secondary sale lets an existing shareholder sell some of their holding; the company may receive little or none of that cash. A round can combine both. A credible assessment therefore begins by identifying the security, the seller, the recipient of the money, and the stated use of proceeds.

Legitimate reasons for a growth round
- Funding a product, plant, sales force, or geographic expansion whose costs precede revenue.
- Extending runway while management reaches a milestone that should improve financing options.
- Replacing short-term or high-cost borrowing with a more suitable capital structure.
- Financing an acquisition or strategic investment with a documented rationale.
- Giving existing holders limited liquidity through a disclosed secondary component.
None of these purposes guarantees success. They explain why a round can be ordinary rather than a distress signal. Concern rises when the stated purpose is vague, the amount is disconnected from the company’s operating plan, or the terms and sales pitch cannot be verified.
Identify the security and the legal pathway
Before judging a return, valuation, or “round,” establish what the investor would actually own or owe. The SEC describes shares, options, convertible instruments, debt, and other interests as securities. Offers and sales generally must be registered or qualify for an available exemption. Calling an offering “private” or “unregistered” does not settle whether it is lawful.
| Instrument | What the holder may receive | Questions that change the risk |
|---|---|---|
| Common or preferred stock | An ownership interest, often with voting, dividend, liquidation, or conversion rights. | What class is issued? What preferences, protective provisions, voting rights, and price apply? Is the stated valuation before or after the investment? |
| Option or warrant | A right, but not always an obligation, to buy shares later at specified terms. | What is the exercise price, expiration, vesting schedule, adjustment language, and expected dilution? |
| Convertible note or other convertible debt | A loan that may repay, accrue interest, or convert into equity under defined conditions. | What are maturity, interest, conversion trigger, valuation cap, discount, seniority, and default remedies? |
| Simple future-equity style instrument | A contractual right to receive equity on a later trigger rather than shares immediately. | When does conversion occur, what cap or discount applies, and what happens if there is no later financing? |
| Debt | A repayment claim, potentially secured or senior to equity. | What collateral, covenants, maturity, interest, guarantees, and repayment source exist? |
| Other interest | Revenue participation, partnership, or another contractual economic interest. | How is the payment calculated, what information is available, and what priority applies if the business fails? |
Request the subscription or purchase agreement, the instrument itself, and any side letters or schedules that affect rights. Ask which registration exemption or other pathway the issuer relies on, whether the person soliciting the investment is permitted to do so, and which regulator’s rules apply. If the company will not identify the security or its legal basis, stop treating the pitch as a routine growth round and obtain qualified advice.

Private placements can involve limited disclosure, illiquidity, high risk, and a possible total loss. The SEC’s private-placement guidance identifies a lack of information about the issuer or offering as a red flag to consider. Limited public reporting is not automatically improper; it means the investor must obtain and test more information directly.

Minimum information to request
- The issuer’s legal name, jurisdiction, principal business, operating locations, and names of directors and senior officers.
- A plain-language description of the product, customers, revenue model, major dependencies, and current stage.
- The exact security, price or conversion formula, minimum investment, closing conditions, fees, and transfer restrictions.
- A capitalization table showing issued shares, options, warrants, convertibles, reserved employee equity, and the proposed post-closing ownership.
- Recent financial statements or management accounts, cash balance, debt schedule, burn rate, revenue detail, and material liabilities.
- The round’s target, minimum close, intended uses of proceeds, expected runway, and milestones the money is meant to fund.
- Material contracts, litigation or regulatory matters, related-party transactions, and any prior financing terms that could affect the new security.
- Risk factors that address competition, concentration of customers or suppliers, regulation, technology, key-person dependence, and the possibility of failure.
Check whether the documents are internally consistent. A pitch deck may show one share count while the capitalization table shows another. A forecast may assume a hiring plan that is absent from the use-of-proceeds schedule. Missing documents, unexplained changes, or refusal to answer basic questions are reasons to pause—not proof, by themselves, of fraud.
Check whether the business and cash need support the raise
SEC early-stage investing guidance points to company books and operations, market conditions, competitors, comparable valuations, and economic forecasts as diligence areas. You do not need perfect information, but you do need a coherent explanation of how the company creates value and how this financing advances that plan.
Test the operating story
- Reconcile revenue. Ask how reported sales are recognized, whether figures are gross or net of refunds and incentives, and how much comes from repeat customers, contracts, pilots, or one-time transactions.
- Examine cash consumption. Compare monthly operating cash burn with the proposed amount and the stated runway. Identify debt payments, capital expenditures, taxes, and other obligations that are excluded from a simple burn figure.
- Map the milestone. A credible plan names a measurable result—such as a product launch, regulatory submission, capacity target, or recurring-revenue level—and explains what happens if it is delayed.
- Challenge the market case. Compare the claimed market with identifiable customers, competitors, pricing, regulation, and adoption barriers. A large theoretical market is not the same as reachable demand.
- Stress the forecast. Recalculate the plan with slower sales, higher costs, or a delayed launch. A business that survives only one optimistic scenario may need more capital sooner than the pitch suggests.
- Compare valuation context. Use genuinely comparable companies and transactions, adjusting for stage, growth, margins, geography, capital intensity, and security rights. A headline valuation is not evidence of value without those comparisons.
Ask why this amount is sufficient. If management says the round funds 18 months of operations but its own hiring and development schedule consumes the money in nine months, the mismatch matters. Conversely, a large raise can be reasonable for a capital-intensive expansion if the budget, permits, contracts, and timeline support it.

Trace dilution, control, and investor rights
A later round can change who owns and controls the company. The SEC states: “Who invests in your company and the terms of those investments may have long-term effects on any future fundraising rounds and/or future ‘exits.’” Review the economics and governance, not just the amount raised.

Illustrative dilution calculation
Suppose a company has a $40 million pre-money valuation and sells $10 million of new equity. On a simple post-money basis of $50 million, the new investors would own 20% and pre-existing holders would collectively own 80%. This is an illustration, not a prediction: an option-pool increase, conversion of earlier instruments, warrants, or different price definitions can change the result.
Request a fully diluted, post-closing capitalization table. It should show the effect of every outstanding option, warrant, convertible instrument, promised grant, and reserved pool. Ask whether the company intends to enlarge the employee pool before the financing; that increase is commonly borne by existing holders and can materially alter their percentage.
Terms that deserve close reading
- Liquidation preference: the amount and priority an investor receives before ordinary shares in a sale or winding-up.
- Participation: whether a preferred holder receives a preference and then shares again in the remaining proceeds.
- Anti-dilution: adjustments that protect an investor if a later round occurs at a lower price. Ask which formula applies and who bears the resulting dilution.
- Conversion and voting: circumstances in which preferred securities convert, how votes are counted, and which decisions require investor consent.
- Information and inspection rights: what financial or operating data investors receive and how often.
- Board and observer rights: who can appoint directors, attend meetings, or veto specified actions.
- Pro rata or pre-emption rights: rights to maintain ownership in future rounds, which may affect allocation and control.
- Transfer, redemption, and drag-along provisions: restrictions or mechanisms that can determine when and how an investment can be sold.
Determine where the money goes
Separate primary proceeds from secondary proceeds. If founders or early investors are selling, ask how much they retain, why liquidity is being taken now, and whether the sale changes incentives. A modest, disclosed secondary sale may be normal; an undisclosed sale presented as company growth capital is materially different.

Test the pitch for pressure, guarantees, and unverifiable claims
Investor.gov’s fraud checklist identifies unlicensed investment professionals, aggressive sellers or exaggerated credentials, offers that sound too good to be true, risk-free or guaranteed-return claims, pressure to invest immediately, sensational pitches or fake testimonials, unsolicited requests for personal information, and unusual payment methods. These are warning signs that should trigger verification; none alone proves that the issuer is fraudulent.
| Claim or behavior | Why it raises concern | Verification step |
|---|---|---|
| “Guaranteed,” “risk-free,” or fixed high returns | Equity and private-company debt normally carry meaningful business, liquidity, and loss risk. | Ask for the contractual basis, seniority, collateral, and audited support. Treat any guarantee that exists only in conversation as no guarantee. |
| Pressure to wire money today | Time pressure limits document review and independent checking. | Request a written deadline, verify payment instructions through a known company contact, and do not let a deadline replace diligence. |
| Seller cannot establish authorization or identity | You may be dealing with an unauthorized intermediary or impersonator. | Independently confirm the person’s role and any required registration with the relevant regulator. |
| “Pre-IPO” opportunity with an imminent listing | IPO timing is uncertain, and hype can obscure transfer restrictions and valuation risk. | Ask for filed or publicly verifiable evidence, the issuer’s legal identity, and a specific explanation of what happens if no IPO occurs. |
| Comparisons to spectacularly successful companies | Selective comparisons can inflate expectations without proving demand or economics. | Compare stage, revenue, margins, competition, security rights, and outcomes—not a logo or anecdote. |
| Social-media solicitation, fake testimonials, or unusual payment route | These tactics can make a promotion difficult to trace and easy to manipulate. | Find the issuer independently, obtain formal documents, and use a verified institutional payment process. |
| Requests for personal information before basic issuer verification | Unsolicited data collection can expose you to identity or payment fraud. | Confirm who is requesting the information, why it is needed, and whether a secure, documented channel exists. |
For a supposed pre-IPO investment, Investor.gov specifically highlights unregistered professionals, aggressive selling, social-media outreach, industry or emerging-technology hype, unsupported comparisons with successful companies, and claims that an IPO is imminent. Treat the phrase “pre-IPO” as a prompt to verify, not as a credential.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Do not confuse successive rounds with a Ponzi scheme
A company can raise several rounds because it is still investing ahead of revenue, because its milestones take time, or because each round funds a larger stage of growth. The number of rounds does not establish fraud.
Investor.gov describes a Ponzi scheme as investment fraud that pays existing investors with money collected from new investors and requires continued inflows when legitimate earnings are absent. To support that conclusion, you would need evidence of that payment pattern and misrepresentation—not merely a history of fundraising. Ask for financial records, the stated source of investor returns, and documentation of how proceeds are used. If the company cannot explain whether money funds operations, repays obligations, or pays earlier participants, obtain professional advice and consider reporting concerns to the appropriate regulator.

A step-by-step verification process
- Write down the offer. Record the issuer, seller, security, price, minimum investment, deadline, destination of funds, and every promised return or exit statement.
- Verify the issuer independently. Use a reliable corporate record, regulator filing, or known company contact rather than a link or phone number supplied only by the promoter. Confirm directors, address, and domain ownership through independent channels.
- Obtain the complete document set. Request the purchase agreement, instrument, disclosure materials, capitalization table, financial information, risk factors, and side letters.
- Identify the registration pathway. Ask which exemption or registration applies, what investor eligibility rules exist, and who is responsible for compliance. “Private” is not a substitute for an explanation.
- Reconcile the numbers. Match the deck, financial statements, cap table, budget, and bank instructions. Investigate every unexplained difference.
- Evaluate the operating plan. Test customers, revenue quality, expenses, runway, competitors, market assumptions, and the specific milestone funded by the round.
- Model ownership and outcomes. Calculate present and post-round ownership, then examine liquidation preferences, conversion, anti-dilution, employee-pool changes, and a lower-priced future round.
- Separate primary and secondary money. Determine how much reaches the business and how much goes to selling holders. Ask why each secondary sale occurs.
- Check the people and the pitch. Verify credentials, authorization, prior claims, testimonials, IPO statements, payment instructions, and any guarantee independently.
- Pause when a material answer is missing. A deadline, scarcity claim, or promise of confidentiality does not justify sending funds before you understand the instrument and risks.
Use a proportionate decision framework
After collecting evidence, classify the opportunity by the quality of answers rather than by a single dramatic fact.
| Pattern | Reasonable interpretation | Next action |
|---|---|---|
| Clear instrument and exemption; consistent documents; plausible use of proceeds; independently verifiable people and claims. | Ordinary risk remains, but the offer is sufficiently documented for informed professional review. | Model dilution and downside, then obtain advice appropriate to the amount and your jurisdiction. |
| Business appears real, but forecasts, valuation, investor rights, or cap-table effects are incomplete. | Potentially legitimate, with material uncertainty. | Request missing documents and do not rely on promotional summaries. |
| Limited disclosure, contradictory numbers, unclear money destination, or unexplained secondary sales. | Elevated information and execution risk. | Pause or decline until the discrepancies are resolved and independently checked. |
| Guarantees, urgent pressure, unverifiable seller, unusual payment route, or unsupported imminent-IPO claim. | Serious fraud indicators, although a warning is not a legal finding. | Do not send money; preserve communications and contact the relevant regulator or qualified professional if appropriate. |
Understand the risks that remain after diligence
Good documents cannot remove private-company risk. Securities may be difficult or impossible to sell, public information may remain sparse, and the company can lose its entire value. A carefully structured preferred share can still lose to a failed business; a convertible instrument can mature without a conversion event; and a debt claim can be unsecured against an insolvent issuer.
Limit your conclusion to what the evidence supports. You can say that an offer is inadequately documented, unusually pressured, or inconsistent with the operating plan. Calling a company a scam, Ponzi scheme, or illegal issuer requires evidence and a jurisdiction-specific legal analysis. For a material investment, have a securities lawyer, accountant, or other appropriately qualified adviser review the actual documents before committing funds.
Scope of this assessment
The framework above follows U.S. SEC and Investor.gov materials, including guidance on private placements, early-stage diligence, later-stage capital, fraud indicators, and pre-IPO promotions. Other countries may define registration, solicitation, investor eligibility, and disclosure duties differently. No general checklist can determine whether an unnamed company or offering is legitimate without its documents, its conduct, and the law that applies.
