How Tax-Loss Harvesting Can Help Manage a Concentrated Portfolio

Tax-loss harvesting may help offset capital gains when trimming a concentrated position, but it does not reduce concentration risk. Understand the federal rules, wash-sale window, and lot-selection decisions first.

Tax-loss harvesting can create a realized capital loss that may offset capital gains when you sell investments in a taxable account. For an investor with a large position in one stock, that can help manage the tax impact of selling some of that position—but it does not reduce the stock’s market risk by itself, and a realized loss is not the same thing as tax saved.

The strategy is most useful to evaluate as one part of a broader decision about gains, diversification, and costs. Whether it helps depends on your actual tax position and what you do with the investments afterward.

What tax-loss harvesting can—and cannot—do

A capital loss is generally realized when you sell an investment for less than its tax basis. A drop in market value alone is an unrealized loss; it does not become a realized capital loss until a sale or other taxable disposition occurs. Tax-loss harvesting is the deliberate realization of such a loss with the aim of using it under applicable tax rules.

That can matter to someone who owns a concentrated position: for example, an investor may be considering selling some shares that have appreciated substantially while holding other investments at a loss. A harvested loss may offset capital gains, including gains from a sale of part of the concentrated position, subject to federal tax rules and the investor’s circumstances. The loss can affect the tax cost of changing the portfolio, but it does not make the concentrated holding less volatile, reduce the company-specific risk, or diversify the portfolio on its own.

Keep three outcomes distinct:

  • Realizing a loss: selling an investment below its tax basis can create a capital loss for tax purposes, subject to rules such as the wash-sale rule.
  • Using a loss: the loss may offset capital gains, or in some cases be used against other income or carried forward.
  • Saving tax: the dollar value of a tax benefit depends on the gains available to offset, timing, tax circumstances, and later portfolio decisions. A $1,000 realized loss does not automatically mean $1,000 less tax.

How the federal tax rules work

Capital losses and their use

At a high level, capital losses offset capital gains. If an individual’s net capital loss exceeds capital gains, the individual generally may deduct up to $3,000 of the excess against other income for the year, or $1,500 if married filing separately. Unused capital loss generally carries forward. These limits are stated in IRS Publication 550 (2025); check the rules and forms for the tax year in which you report a transaction.

The amount and timing of a loss matter. Tax character, gains and losses in the year, the taxpayer’s overall circumstances, and future decisions all affect how a harvested loss is used. A loss that cannot be used against current-year gains may have a different practical value from one that offsets gains in the same year. Do not treat the face value of the loss as a guaranteed tax reduction.

The wash-sale window

The IRS describes a wash sale as a loss sale followed, within 30 days before or after the sale, by the purchase or other acquisition of substantially identical stock or securities. Counting the sale date, this is a 61-calendar-day window. The IRS states: “You cannot deduct losses from sales or trades of stock or securities in a wash sale unless the loss was incurred in the ordinary course of your business as a dealer in stock or securities.”

The rule can apply to purchases in an IRA or Roth IRA, not only to a purchase in the taxable account where the loss was realized. When considering a sale, review activity across accounts, including automatic dividend reinvestments and relevant options or other acquisitions. Keeping records account by account may not be enough if activity elsewhere affects the analysis. Whether two particular securities are “substantially identical” is a fact-specific question; do not assume that similar funds are automatically identical or automatically different.

Where harvesting fits into a concentrated-portfolio decision

A concentrated position creates two related but separate questions: whether to keep or reduce the exposure, and how to handle the tax consequences of a sale. Harvesting losses elsewhere may help with the second question if there are realized gains to offset. It does not answer the first one. Holding a risky position solely to avoid realizing a gain can leave the investor exposed to issuer-specific risk; selling only because a loss is available can also lead to an unsuitable portfolio or an unwanted change in exposure.

Consider the whole decision rather than optimizing for the tax line alone. Relevant factors include the size and role of the concentrated holding, the diversification goal, gains and losses already realized or expected, and transaction or management costs. A loss may make a portfolio change less costly from a tax perspective, but it does not establish that the change is appropriate or that the tax outcome will outweigh other considerations.

A practical process for evaluating a potential harvest

  1. Identify the account and the position. Harvesting generally requires a taxable investment account and an investment that can be sold below its tax basis. A market decline in an account, without a sale, is not itself a realized loss.
  2. Review available tax lots and basis. A position may consist of shares acquired at different prices and times. Determine the basis and unrealized gain or loss for the lots that could be sold, and check your broker’s process for selecting and identifying shares before placing a trade.
  3. Map the loss against the tax picture. Consider realized gains and losses for the relevant year, including gains that may arise if you reduce the concentrated holding. A tax professional can help determine the applicable treatment and whether the expected loss is usable in the intended period.
  4. Check the wash-sale period across activity. Review purchases or other acquisitions of substantially identical securities from 30 days before through 30 days after the loss sale, including relevant activity in other accounts, IRAs, Roth IRAs, automatic reinvestments, and options. If the facts are uncertain, get tax advice before relying on a loss deduction.
  5. Decide what exposure to hold after the sale. A sale changes the portfolio, not just the tax return. Evaluate the resulting investment exposure, diversification, and costs. Avoid assuming that any particular replacement security will or will not trigger the wash-sale rule without authoritative support for that specific situation.
  6. Keep transaction and identification records. Save trade confirmations, basis information, and any required share-identification confirmation. Reconcile tax documents and consult a qualified tax professional about reporting and carryforwards.

Why tax-lot selection matters

If you own shares bought at different prices, selling one lot rather than another can change the gain or loss realized. Specific-share identification may let an investor choose individual lots, but it must be done adequately and according to the broker’s procedures. Check how and when the broker requires identification and confirmation; do not assume that a preference entered after the sale will control the tax result.

For covered securities, federal basis-reporting rules generally use first-in, first-out (FIFO) unless the customer adequately identifies the shares sold. Securities eligible for average basis can follow a different default, and the broker’s method generally applies unless the customer elects another acceptable method. These distinctions are reflected in 26 U.S.C. §6045 and IRS guidance. The available choices depend on the security and account; verify the method with the broker before trading.

Direct indexing: a possible implementation, not a cure for concentration

Direct indexing is a managed approach that holds individual securities intended to track an index rather than owning only an index fund. Because it holds individual stocks, it may provide more opportunities to realize losses across those holdings than a single fund does. That potential comes with trade-offs: it is an investment strategy, may involve service costs and eligibility terms, can create tracking differences from the index, and retains market risk.

It also does not remove a separate concentrated stock position unless the investor takes action on that position. A provider’s tax-loss-harvesting process for an index-tracking portfolio should not be confused with a plan for selling employer shares or another concentrated holding. Morgan Stanley has described simulations involving systematic, year-round tax-loss harvesting, while also disclosing that its advisory programs may have asset minimums and may not suit every client. Those are provider-specific statements, not a general estimate of performance or tax savings for an individual investor.

If evaluating a managed service, compare the actual account eligibility and minimums, advisory and trading costs, controls over the concentrated holding and other exposures, wash-sale monitoring, tracking differences, and the tax support provided. Current market-wide terms or a universally applicable minimum are not established here; obtain current disclosures from any provider under consideration.

Common mistakes to avoid

  • Confusing a paper loss with a tax loss. A fall in quoted value does not create a realized capital loss without a disposition.
  • Assuming every realized loss is immediately deductible. The wash-sale rule can disallow a current deduction, and capital-loss limits and carryforwards affect use.
  • Looking only at the taxable account where the sale occurs. Purchases in other relevant accounts, including an IRA or Roth IRA, can matter under the wash-sale rules.
  • Choosing lots after the fact. Adequate identification and broker timing procedures can affect which shares are treated as sold.
  • Equating a tax benefit with good portfolio management. The strategy does not itself diversify or reduce the risk of the concentrated holding, and costs or changes in exposure can offset some of its appeal.
  • Relying on a generic tax-savings estimate. The benefit depends on individual gains, losses, tax circumstances, and later decisions; no single tax-alpha figure applies to all concentrated investors.

What this means for your next decision

Tax-loss harvesting can be a useful component of managing the tax consequences of trimming a concentrated position when loss positions are available in taxable holdings. To assess it responsibly, connect the potential loss to the relevant tax year, review basis and wash-sale activity, and evaluate the portfolio after the trade. Federal rules do not resolve state tax treatment, employer-stock restrictions, securities-law constraints, or an individual investor’s best course; those questions call for qualified tax and financial advice.
