Startup equity can affect your taxes and Social Security in different ways, depending on the award and what you do with it. Exercising an incentive stock option (ISO), for example, generally does not create regular federal income at exercise, though it may create an alternative minimum tax (AMT) adjustment. Exercising a typical employee nonstatutory option (NSO) generally creates compensation income that may be reported as Social Security wages. A later stock sale is a separate event: its investment gain is not automatically covered earnings.
The practical distinction is between regular federal income tax, AMT, payroll taxes and covered wages, and the Social Security retirement earnings test. The rules below describe U.S. federal and Social Security treatment; your award terms, work locations, dates, reporting, and personal circumstances can change the result.

Why the award type and event date matter
“Stock options” is not one tax category. The first step is to identify whether the grant is an ISO or a nonstatutory option, sometimes called a nonqualified option. Restricted stock and restricted stock units (RSUs) follow their own terms. Obtain the grant notice and plan documents rather than relying on a portal label or a general description from a recruiter.

How each common startup award is taxed
| Award | Typical federal tax timing | Ordinary income, capital gain, and AMT | Payroll and Social Security wages | Cash before liquidity |
|---|---|---|---|---|
| ISO | Generally no regular federal gross income at grant or exercise. Exercise may matter for AMT when shares become transferable or are no longer subject to a substantial risk of forfeiture. | Exercise spread may be an AMT adjustment. A later sale is generally capital gain or loss; a sale that fails special holding requirements can produce ordinary income for some amount. | Exercise generally does not create ordinary wage income or FICA tax under the statutory-option rules. A later investment gain is not itself covered wages merely because the shares came from compensation. | Exercise price and any tax due may require cash before a sale; the exact amount depends on the grant and tax circumstances. |
| Typical employee NSO | For a compensatory option without readily ascertainable value at grant, the usual taxable event is exercise. | The exercise spread is compensation income. Gain or loss on a later sale is a separate stock transaction. | The employee spread is reported through payroll and can count as Social Security wages up to the applicable wage base. IRS employer guidance calls for reporting in W-2 boxes 1, 3 (up to the wage base), and 5, with code V. | The employee generally pays the exercise price; tax withholding or other tax due may also require cash before a sale. |
| Restricted stock | Timing depends on the award terms and vesting or transferability. The precise treatment is not stated as one rule for all restricted-stock grants (IRS Publication 15-B). | Depends on the award and applicable tax timing; no single treatment applies to all grants. | Depends on the compensation event and payroll reporting; no single result is established for every grant. | Depends on the grant terms and whether the employee must pay for the shares; not stated as a universal rule (IRS Publication 15-B). |
| RSU | Timing depends on the award and settlement or vesting terms. A limited section 83(i) election may defer income for eligible qualified stock, but it is not a general RSU deferral. | Depends on settlement and later sale; no universal timing or amount is established for all RSUs. | Depends on the compensation event and payroll reporting; confirm the W-2 rather than infer from the award name. | Depends on award terms and settlement mechanics; not stated as a universal rule (IRS Publication 15-B). |
The table describes general federal patterns, not a tax calculation. A consultant’s option reporting can differ from an employee’s, and plan terms can alter what happens and when. The IRS guidance for statutory options appears in Topic 427; its employer reporting guidance for nonstatutory options appears in Publication 525.
ISO exercise: regular tax, AMT, and a later sale
For statutory options, which include ISOs, the IRS generally does not include the option in gross income at grant or exercise for regular federal income tax. That does not mean exercise is automatically tax-free for every purpose. The difference between the shares’ fair market value and the option price can be an AMT adjustment when the shares become transferable or cease to be subject to a substantial risk of forfeiture. The timing condition matters, so do not assume the exercise date alone settles the AMT question.
A sale in the same tax year as exercise generally avoids that AMT adjustment. A sale in a later year can result in capital gain or loss, but an ISO sale that does not meet the special holding requirements can instead trigger ordinary income treatment for some of the amount. The result depends on dates and transaction details; “ISO” by itself does not establish that a sale receives capital treatment in full.

Records to keep for an ISO
- Keep Form 3921, which carries relevant ISO exercise information.
- Record the grant and exercise dates, exercise price, fair market value, and the date the shares became transferable or no longer faced a substantial risk of forfeiture.
- Track regular-tax basis and AMT basis separately; the two may differ.
- Keep the sale date and proceeds documentation so the sale can be analyzed against the applicable holding requirements and basis records.
NSO exercise: compensation income and payroll reporting
For a typical employee nonstatutory option with no readily ascertainable value at grant, exercise is generally the income-tax event. The spread is the fair market value of the shares at exercise minus the exercise price. That spread is compensation income, not simply investment profit. For employees, it is handled through payroll; IRS employer instructions describe reporting the excess value in W-2 box 1, box 3 up to the Social Security wage base, and box 5, with code V.
Compare your exercise paperwork with your W-2. Box 1 concerns federal income-tax wages, while boxes 3 and 5 report Social Security and Medicare wages under their respective rules. They need not show identical totals. If the award was exercised while you were a consultant, do not assume the employee payroll pattern applies: the IRS notes that consultant treatment and reporting can differ.
Keep the exercise-date value and the resulting basis records. When you later sell the shares, the sale is a separate transaction; using a basis that ignores compensation already recognized can misstate the gain or loss. If the W-2 or sale documents appear inconsistent, ask the employer for an explanation and have the records reviewed before filing.

Restricted stock, RSUs, and the narrow section 83(i) election
Restricted stock and RSUs are not interchangeable labels, and neither has one universal tax date that can be inferred from the word “equity.” The award’s vesting, transferability, and settlement terms matter. Review the documents to identify what shares or rights are delivered and when the compensation event occurs, then check the associated tax and payroll forms.

IRS Publication 15-B describes a limited section 83(i) election that may defer income recognition for up to five years for eligible qualified stock. It is conditional, not a blanket option for startup employees. Among the conditions described are that the corporation’s stock was not readily tradable on an established securities market in a prior calendar year and that a written plan provides options or RSUs with the same rights and privileges to at least 80% of U.S. employees. Other eligibility requirements apply. Do not assume a company’s private status or the presence of RSUs alone makes an employee eligible.
When equity compensation counts as Social Security wages
Social Security tax is part of FICA, but a federal income-tax event does not automatically make the same amount covered wages. For 2026, the Social Security wage base is $184,500; the employee and employer Social Security tax rates are each 6.2%. Medicare has no wage-base limit. These are annual payroll figures, so check the applicable tax year rather than carrying a prior year’s wage base forward.

A typical employee NSO spread included as wages can be subject to Social Security tax up to the applicable wage base. ISO exercise generally does not create ordinary wage income or FICA tax at exercise under the statutory-option rules. A gain from selling stock is investment income, not covered wages merely because the shares originated in a compensation award. Check the actual W-2 and transaction records to see how the specific event was reported.
Social Security’s covered-earnings guidance distinguishes earned income from investment income: “Only earned income, your wages, or net income from self-employment is covered by Social Security.” Interest, dividends, and investment proceeds are not covered earnings under that rule. This distinction explains why an equity event can affect income taxes without changing the Social Security earnings record in the same way.

The Social Security Administration bases a retirement benefit on a worker’s highest 35 years of earnings and the age benefits start. If a person has fewer than 35 years with earnings, years without earnings count as zeros. Additional covered wages from equity compensation can therefore matter if they replace a lower year in the calculation; they do not guarantee a particular benefit increase. The result depends on the full earnings record and the SSA formula.

SSA’s retirement planning guidance states: “We base your retirement benefit on your highest 35 years of earnings and the age you start receiving benefits.” An option exercise that is reported as covered wages may be relevant to that record; an investment gain from selling shares is not covered earnings simply because the shares came from an employer. Review your earnings record if a wage event appears missing or incorrectly reported.
If you already receive retirement benefits: the earnings test
The retirement earnings test is separate from the lifetime calculation of your benefit. In 2026, a person receiving retirement benefits who is below full retirement age for the entire year can earn up to $24,480 before the test applies; SSA withholds $1 in benefits for every $2 above that limit. In the calendar year the person reaches full retirement age, the limit is $65,160 for earnings before the full-retirement-age month, with $1 withheld for every $3 above that limit. Beginning with the month full retirement age is reached, earnings do not reduce benefits. These are 2026 SSA limits and concern earnings as SSA defines them, not investment income as such.
A payment received after retirement for work completed before benefits began may qualify as a special payment and be excluded from the test if it is properly identified and documented. SSA provides special-payment guidance, and IRS Publication 957 identifies certain nonstatutory options exercised in a later year as special wage payments. This is fact-dependent: do not assume every option exercise after retirement is exempt, or that the timing of payment alone proves it relates to prior work.

What to do about a possible special payment
- Separate pay for work performed after retirement from compensation tied to work completed before benefits began.
- Ask the former employer how the payment was reported and whether it can provide documentation identifying the work period and the payment as a special wage payment.
- Submit the information SSA requests and retain copies of the employer records and your correspondence.
- If the payment includes an option exercise, provide the grant and exercise details; the exception depends on the facts and SSA’s treatment, not just the award name.
A practical checklist before exercising or filing
- Identify the award type from the grant notice and plan documents: ISO, NSO, restricted stock, or RSU.
- Write down the relevant event dates and keep the company’s valuation or other records used to establish fair market value.
- For an ISO, retain Form 3921 and maintain separate regular-tax and AMT basis records.
- For an NSO, reconcile the spread and payroll reporting with W-2 boxes 1, 3, and 5 and code V where applicable; keep records for the later share sale.
- Check the Social Security wage base and earnings-test limits for the tax year at issue. Dollar limits change over time.
- If you already receive retirement benefits and are below full retirement age, determine whether a payment is for current work or may be compensation for prior work, then ask the employer and SSA about reporting.
- Do not infer your tax bill, withholding, or benefit adjustment from the option label alone. Award terms, employee or consultant status, residence and work locations, dates, sale basis, W-2 entries, and benefit status all matter.
