USDS is a dollar-targeting stablecoin issued through Sky Protocol. It is designed to trade near $1, but neither its peg mechanisms nor its reported collateral guarantee that every holder can sell or convert USDS at that price, at any time. Understanding the difference between backing, conversion liquidity and the systems that govern them is key to understanding the token’s risks.
What USDS is—and what its dollar target means
USDS is Sky Protocol’s base stablecoin. Its target is one U.S. dollar; the target is a design objective, not a promise that the token’s market price will always equal $1. Prices on exchanges and other venues can move above or below the target, particularly if liquidity is strained, confidence falls or a conversion route is unavailable.
Sky describes USDS as an ERC-20 token with permit functionality and support for EIP-1271 smart-contract signature validation. Its Ethereum deployment uses an upgradeable UUPS pattern and ERC-1967 proxy storage standards, according to Sky Protocol documentation accessed October 7, 2026. These technical descriptions apply to that documented deployment; they should not be assumed to describe every chain, bridge or wrapped version of USDS.
How USDS is designed to hold its peg
The USDS–USDC conversion route
Sky describes a Peg Stability Module (PSM) that supports swaps between USDS and USDC at a 1:1 ratio in either direction. Sky’s June 2026 explainer says the protocol charges no fee for this route; users still pay network gas. This is a documented protocol route, not a guarantee of universal access or a promise that every holder can convert in every circumstance. Eligibility and access may depend on the route, interface and other conditions.

The intended price effect is easier to see below the target: if USDS trades for less than $1 and a participant can access the PSM at par, that participant may buy discounted USDS and swap it for USDC. The potential gain creates an incentive to buy USDS, which can help push its market price toward $1. The reverse route offers a way to swap USDC into USDS. These incentives depend on the route operating, available liquidity, transaction costs, market access and confidence; they do not fix the price automatically.
PSM liquidity is not the same as total collateral
Sky.money reported on October 2, 2026 that the Sky Ecosystem Financial Dashboard showed $4.1 billion in PSM Vault stablecoin liquidity as of September 2026. This is a dated, issuer-published figure, not a live balance or independent verification that the module could meet any hypothetical level of demand. It describes a pool associated with conversion liquidity, not all assets reported as collateral.

What backs USDS—and what the figures establish
Sky’s June 12, 2026 explainer describes collateral categories that include stablecoins, onchain and over-the-counter crypto lending, short-duration U.S. Treasury bill exposure through Sky Agents, AAA corporate debt and other approved positions. Sky.money reported $14.39 billion in total collateral against $10.6 billion in loan coverage, using dashboard data as of June 12, 2026. Those are issuer-published snapshot figures, not current balances as of October 7, 2026, and not a guarantee of immediate liquidity or risk-free backing.
Collateral coverage and conversion capacity answer different questions. A reported collateral total describes assets and exposures in the system relative to reported loan coverage; it does not show how much USDS can be exchanged instantly through the PSM. Nor does public visibility into data prove that assets can be sold quickly, will retain their value or are independently guaranteed. For updated balances, consult Sky’s live financial dashboard and check its stated as-of date.

How USDS differs from DAI and sUSDS

USDS is therefore not a yield-bearing version of itself. Sky says the Sky Savings Rate is variable, and SKY token holders determine protocol parameters through onchain voting; the rate and other parameters can change or be eliminated. Other savings tokens, fixed-yield integrations and lending strategies are separate products with their own terms, liquidity and contract or market risks.
What controls are in place—and what they cannot prevent
Sky Protocol’s Security Mechanisms documentation, accessed October 7, 2026, describes controls intended to limit or respond to specific risks. A control can reduce a particular exposure without making the system fail-safe.

- Debt ceilings limit how much debt can be created against collateral types or across the system.
- Governance security delays delay certain actions through the Pause Proxy, creating time before approved changes take effect. They do not guarantee that a change will be beneficial to every holder.
- Oracle controls include a one-hour delay to oracle price updates. Sky also documents that Chronicle can freeze the current value to prevent a queued malicious price from activating. These measures do not eliminate the possibility of faulty price data or losses when markets move rapidly.
- Liquidation limits cap debt in auction globally and by collateral type, with the aim of preventing liquidations from overwhelming external-market liquidity. Auction participation and market depth can still be tested under stress.
- A protocol surplus buffer is among the documented risk controls, but its presence is not a promise that losses will always be absorbed.
Sky’s current security page says Global Settlement and the Emergency Shutdown mechanism are deprecated, and that the emergency trigger threshold is set very high. They should not be treated as readily available, universal exit guarantees.

Market, liquidity and conversion risk
USDS can trade away from $1 if market liquidity dries up, confidence in backing weakens, a conversion route is disrupted or stabilization mechanisms fail. The existence of a route does not mean it is available to every holder, in every location or through every interface, nor that it can satisfy any amount of demand.

Collateral and counterparty risk
Collateral can fall in value, become difficult to sell or be temporarily inaccessible. Different exposures bring different dependencies: lending positions, stablecoins, managed exposures through Sky Agents and offchain assets do not carry identical risks. Sky’s published category descriptions do not by themselves establish the current risk of each position or eliminate counterparty exposure.
Oracle and smart-contract risk
Collateral valuations depend on price inputs, so errors, delays or volatile markets can affect protocol decisions. The documented delay and freeze controls address some scenarios, not every source of bad data or market stress. USDS is also explicitly upgradeable. Upgradeability enables changes to the system but creates a control surface that holders should factor into their assessment; the documentation cited here does not establish a complete independent audit record or assurance against future defects.
Governance risk
SKY governance can change protocol parameters, including rates. Delays and voting processes are controls on how changes happen, not guarantees that governance will always act in a way that protects every holder or preserves the peg.
Yield and integration risk
Anyone seeking a return is dealing with a different product or strategy, not an inherent yield on USDS. A variable savings rate can change, while third-party integrations and market-set strategies add their own terms, liquidity conditions and risks; Sky.money does not guarantee those third-party outcomes.

How to assess a peg claim
A stablecoin’s target price alone does not show how well it is protected during stress. To assess USDS, separate the design from observed outcomes and check the date and source of any figures. Sky.money’s October 2, 2026 explainer frames the relevant questions as why a price moved, whether holders could still redeem or exit, and whether the system could absorb stress. For a practical assessment, examine:

- what assets and claims make up the reported backing, and when the figures were measured;
- which direct conversion routes exist, who can access them and what limits or costs apply;
- how much liquidity is available through those routes, separately from broader collateral totals;
- who can change parameters, upgrade contracts or affect oracle inputs;
- where collateral, counterparties or operational dependencies may be concentrated; and
- how the token and its exit routes have behaved during market stress.
