How Mortgage REITs Make Money—and Why Interest Rates Matter

Mortgage REITs invest in real estate debt and often earn a spread between asset yields and financing costs. Interest-rate changes also affect security values, prepayments, hedges, leverage and dividend risk.

Mortgage REITs make money mainly by investing in mortgages and mortgage-backed securities, then financing those assets with borrowing and equity. Their results depend on the income earned by the portfolio compared with borrowing, hedging, operating, and credit costs—and on how interest-rate changes affect asset values, borrower prepayments, and funding. Rising rates are not automatically bad or good: the outcome depends on a REIT’s assets, financing, hedges, and leverage.

What a mortgage REIT owns

A mortgage real estate investment trust, or mortgage REIT (mREIT), provides financing to real estate owners and operators or invests in loans and securities backed by real estate. It may originate or acquire mortgages and other real estate loans, or buy mortgage-backed securities (MBS), whose payments are linked to pools of home loans or other mortgages.

That business differs from an equity REIT. An equity REIT principally owns and operates properties, such as apartments or offices, and generally earns rent. A mortgage REIT principally holds debt or securities representing real estate debt. The distinction matters: a mortgage REIT’s operating results are especially sensitive to financing conditions, credit performance, prepayments, and the market value of its securities—not just property rents and occupancy.

Feature Mortgage REIT Equity REIT
Typical primary asset Mortgages, real estate loans, or mortgage-backed securities Income-producing real estate
Typical income source Interest income and, depending on strategy, gains or losses on mortgage assets Rent and related property income
Key financing sensitivity Borrowing costs, asset yields, hedges, mortgage spreads, and borrower prepayments Property operations, rents, occupancy, and property financing costs

Mortgage REITs do not all hold the same assets. Some invest primarily in agency MBS issued or guaranteed by U.S. government agencies or government-sponsored entities. Others hold non-agency securities, loans, or other mortgage-related credit assets. Residential and commercial mortgages, fixed and adjustable rates, and differing borrower or collateral characteristics can produce materially different risks. Company filings, including those of AGNC and Dynex, describe these varied holdings and exposures.

How the earnings engine works

Earn interest, pay for financing

A common mortgage REIT model is to earn interest on mortgage assets while borrowing money to finance some of the portfolio. Repurchase agreements, other debt, and credit facilities may provide funding; common or preferred equity supplies another source of capital. The basic spread is the difference between the income generated by mortgage assets and the cost of financing them. It is commonly described as net interest spread or net interest margin.

ARMOUR Residential REIT describes its own model this way in its Form 10-K: “Our net income is determined primarily by the difference between the interest income we earn on our agency securities net of premium or discount amortization and the cost of our borrowings and hedging activities, which we also refer to as our net interest spread or net interest margin.” That is a company’s description of its own agency-securities business, not a complete definition of every mortgage REIT’s earnings.

The spread is not the same as profit

The spread is one important part of the earnings picture, but it is not a guaranteed profit margin. Hedge costs and operating expenses reduce what remains. Credit losses may matter for assets that expose the REIT to borrower defaults. Asset-sale gains or losses and changes in the market value of the portfolio can also affect reported results and shareholder returns. Mortgage securities may be carried or reported using accounting treatments that include premium or discount amortization, so the income measure needs to be read in the context of the company’s filings.

Hedges can be used to manage selected interest-rate exposures, but they cost money and do not remove every risk. A hedge may offset some movement in a benchmark interest rate while failing to offset a change in mortgage-security spreads or the behavior of borrowers. The mix of assets, funding, hedges, and expenses is therefore more informative than the headline spread alone.

Why interest rates affect more than borrowing costs

Interest-rate changes can reach a mortgage REIT through several channels at once. The channels may offset one another, and their timing can differ. The central question is not simply whether rates rose or fell, but how the company’s assets and liabilities respond to the particular rate move and what other market conditions accompany it.

Funding costs and net interest income

If a REIT relies on short-term borrowing and those borrowing costs rise while yields on its mortgage assets change little, the spread can narrow. A narrower spread can pressure interest earnings, all else equal. But the result depends on the funding terms, how quickly funding costs reset, the composition and rate sensitivity of the assets, and the protection or cost of hedges. Mortgage yields do not necessarily move in lockstep with short-term policy rates.

Market value and book value

When market yields rise, the prices of existing fixed-rate bonds and mortgage securities can fall: newly issued investments may offer more attractive yields, so older lower-yielding assets may be worth less. A fall in the market value of a mortgage REIT’s assets can reduce its book value, meaning the value of its assets less its liabilities, even if the securities continue making scheduled payments.

Leverage makes this channel especially important. When a company borrows to hold more assets than its equity alone would support, an asset-value decline can have a larger proportional effect on the equity beneath those assets. Financing counterparties may also require additional collateral or reduce available financing when asset values fall, putting pressure on liquidity. A REIT might then have to sell assets at an unfavorable time.

Prepayments when rates fall

When rates decline, some mortgage borrowers may refinance into cheaper loans or pay off their mortgages earlier than expected. The REIT receives principal back sooner and must reinvest it; if new investments offer lower yields, future income can fall. Early repayment can also change the economics of securities bought at a premium, because that premium may be recovered over a shorter period than expected.

Slower prepayments and extension when rates rise

When rates rise, refinancing often becomes less attractive to borrowers, so mortgage principal may return more slowly. The expected life, or effective duration, of mortgage assets can extend. Investors may then be exposed to a longer period of lower-yielding fixed-rate assets and greater sensitivity to further rate moves than they expected when they bought them. This changing repayment behavior is one reason mortgage securities do not behave exactly like ordinary bonds with a fixed maturity date.

Hedges and mortgage spreads

A hedge may be designed to reduce exposure to a selected benchmark-rate movement, but mortgage assets and hedge instruments can move by different amounts or at different times. Mortgage-security spreads can widen independently of benchmark rates, lowering asset prices even if a hedge performs as intended against the benchmark. Company filings warn that hedging strategies may not protect against this spread risk; prepayment and extension behavior can also complicate the hedge relationship.

Share price is a separate market signal

The market price of a mortgage REIT’s shares is not the same thing as the interest income of its portfolio or its reported book value. Investors may demand a different return as interest rates change, reassess whether a distribution is sustainable, or respond to liquidity and market conditions. As a result, share prices can move for reasons that do not correspond one-for-one with current portfolio income.

What happens to mortgage REITs when rates rise?

There is no universal direction of effect. A rate increase can raise funding costs, reduce the market value of fixed-rate securities, slow prepayments, extend asset duration, and alter hedge results. Which effect dominates depends on the company’s balance sheet and the path of rates. A REIT with funding costs that reset quickly and assets whose yields adjust slowly may face spread pressure; a REIT with a different asset mix, funding profile, or hedge position may experience a different combination of changes.

Rate changes may also arrive alongside changes in mortgage spreads, liquidity, or credit conditions. Those factors can amplify or offset the direct effect of benchmark rates. It is therefore misleading to treat “rates up” as a complete forecast of earnings, book value, or share performance. The same caution applies to falling rates: lower funding costs can help, while lower reinvestment yields and faster prepayments can hurt.

Leverage can magnify both returns and losses

Leverage means using borrowed funds to hold a larger portfolio of mortgage assets than the company’s equity could support by itself. If asset income exceeds financing and hedge costs, borrowing can increase the return on the equity invested. If asset prices fall, funding becomes more expensive, or lenders become less willing to provide financing, leverage can magnify losses and liquidity stress instead.

Financing arrangements can require collateral. A decline in the value of pledged securities may prompt a counterparty to demand additional collateral or make continued borrowing harder. If the REIT cannot meet those demands or refinance, it may have to shrink the portfolio or sell assets when prices are unfavorable. SEC filings describe leverage as a potential source of magnified losses, impaired liquidity, and forced liquidation risk.

Agency guarantees can reduce certain credit exposures, but they do not remove market-price, funding, prepayment, or spread risk. Non-agency investments may add direct exposure to mortgage credit and borrower defaults. Across strategies, investors should distinguish the risks the portfolio actually bears from the risks a hedge is intended to manage.

Are mortgage REIT dividends guaranteed?

No. A REIT’s tax rules do not promise a specific dividend, yield, or stable cash distribution. The Internal Revenue Service’s 2025 instructions describe a general dividends-paid deduction requirement tied to 90 percent of REIT taxable income, subject to specified adjustments and exceptions. That is part of a tax qualification calculation; it is not a guarantee that a REIT will pay a particular amount to shareholders or that its available cash will remain steady.

Dividends can change as earnings, taxable income, financing conditions, portfolio values, and company decisions change. A high quoted dividend yield by itself does not establish that the distribution is sustainable: the yield reflects the share price as well as the declared dividend, while the company’s ability to support distributions depends on its financial results and risks.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Tax treatment also differs from the treatment many investors associate with qualified corporate dividends. Investor.gov notes that REIT distributions generally receive ordinary-income treatment, although the character of a distribution and an investor’s tax situation can change the result. This is general information, not individualized tax advice.

How to compare mortgage REITs

Comparing companies requires looking beyond headline yields. Their assets, funding, leverage, and hedging can make two businesses react differently to the same market move. Recent company filings are the place to check current portfolio details and risk disclosures; a past portfolio description is not a forecast of future returns.

  1. Identify the asset mix. Check agency versus non-agency holdings, residential versus commercial exposure, and fixed-rate versus adjustable-rate assets. Consider whether credit risk is central to the strategy or whether market and funding risks are more prominent.
  2. Understand financing and leverage. Look at the borrowing instruments, how and when their costs can reset, financing maturities, and borrowing relative to equity. A portfolio’s assets cannot be assessed fully without understanding how they are financed.
  3. Check rate sensitivity. Review how asset yields and funding costs respond to rate changes and what the company discloses about the sensitivity of asset values. Consider the possibility that prepayments slow or accelerate, changing expected repayment timing.
  4. Read the hedge description for what remains exposed. Determine which rate risks the company seeks to hedge, what costs or constraints apply, and whether spread, prepayment, or other risks remain. “Hedged” does not mean “risk-free.”
  5. Assess credit, liquidity, and counterparties. For credit-sensitive assets, consider borrower and collateral exposure. For financed portfolios, consider reliance on counterparties and the ability to meet collateral demands or refinance.
  6. Evaluate the distribution alongside the balance sheet. Consider earnings and taxable income together with portfolio valuation, financing, and liquidity risks. A stated yield is not a substitute for this analysis.

What to remember about the rate relationship

A mortgage REIT is a leveraged investor in real estate debt, not simply a landlord with a different name. Its core earnings often begin with the spread between mortgage-asset income and funding costs, but the final result also reflects hedges, expenses, credit outcomes, asset values, and borrower repayment behavior. Interest rates matter because they influence several of those elements at once. The most useful way to assess a particular REIT is to examine its actual assets and liabilities together rather than assume that either rising or falling rates will produce one predictable outcome.
