Higher real yields generally put downward pressure on both stock valuations and existing bond prices. For stocks, a higher real discount rate lowers the present value of expected future earnings and other cash flows, all else equal. For bonds, a higher market yield reduces the price of existing fixed payments. But neither relationship is a one-factor forecast: the reason yields rise, changes in expected earnings, inflation expectations, risk premiums and the type of bond all matter.
What a real yield measures—and what it does not
A real yield is an inflation-adjusted interest rate. It is not interchangeable with the quoted yield on a conventional Treasury bond, which is a nominal yield. The Federal Reserve publishes separate measures for the nominal Treasury curve and the Treasury Inflation-Protected Securities (TIPS) curve; the latter is based on yields on inflation-indexed government securities. See the Fed’s yield curve models and data.

This distinction matters because the cash flows differ. A nominal bond promises payments in dollars, so their future purchasing power depends on inflation. TIPS principal and payments are adjusted for inflation under the Treasury’s indexation rules, so their market yields more directly reflect real-rate movements. A change in the real yield is therefore not a complete description of what happened to every bond yield.
Nominal yields can move for several reasons, including changes in expected future short-term rates, term premiums and inflation-related components. The New York Fed discusses expected short rates and term premiums in its account of the term structure of expectations and bond yields. Consequently, a rise in a nominal Treasury yield should not automatically be described as an equal rise in the real yield.

Why a higher real yield weighs on stock valuations
A stock represents a claim on uncertain future cash flows. A basic valuation framework expresses its value as the present value of expected future payoffs: present value = sum of expected future cash flows discounted to today. The discount rate converts money expected in the future into an equivalent value today. When that rate rises, a future dollar is worth less today, all else equal.
For risky assets, the discount rate is not just a safe interest rate. The Federal Reserve explains that it includes a safe rate plus a risk premium—the additional return investors require for bearing the risk of losses. The Fed’s May 2021 Financial Stability Report also notes that observed changes in asset prices can be difficult to separate into changes in expected future income and changes in risk premiums.
If the real safe rate rises while expected company cash flows and the equity risk premium remain unchanged, the valuation arithmetic points down. That is the discount-rate channel behind the shorthand that “higher real rates hurt stocks.” It describes pressure on the price investors may be willing to pay for a given stream of expected cash flows; it does not establish that every stock must fall whenever real yields rise.

Why distant cash flows can be more exposed
When a company’s valuation depends heavily on cash flows expected far in the future, discounting has more years over which to reduce their present value. Such a valuation can therefore be more sensitive to a change in the discount rate than one supported by cash flows expected sooner, assuming the other inputs are unchanged. This is a consequence of the valuation model, not a universal ranking of sectors or companies: actual sensitivity also depends on earnings prospects, risk and the assumptions investors use.
The equity-premium comparison is a rough gauge
One shorthand measure compares the forward earnings-to-price ratio with the expected 10-year real Treasury yield. The Fed describes the difference as a rough measure of the additional return investors require for stocks relative to risk-free bonds. It is not a complete valuation model: earnings estimates can change, stocks carry risks that the ratio does not fully capture, and the measure alone cannot identify why prices moved or reliably time the market.
In its April 2025 Financial Stability Report, the Federal Reserve said this difference remained well below its historical median. That statement is a dated observation from that report, not a current reading or a forecast. It appears in the report’s asset valuations section.

Why existing bond prices generally fall when yields rise
A bond’s promised fixed payments are valued against the yields available in the market. If comparable market yields rise, an existing bond’s payments are less attractive than the higher return available on newly issued or otherwise comparable debt. Its price generally has to fall to make its remaining cash flows competitive. Conversely, when market yields fall, fixed payments already in place become more attractive and existing bond prices generally rise.

A bond with inflation-indexed payments is more directly linked to real yields. For a nominal bond, inflation expectations and other rate components also matter, so a real-yield change need not pass through one-for-one to its nominal market yield or price. The Fed’s separate nominal and TIPS curve series make that distinction visible.
The timing of a bond’s cash flows also matters. A change in the rate used to discount a payment farther in the future has a larger effect on its present value than the same change applied over a shorter period, all else equal. That is why the schedule of a bond’s payments is important when assessing its exposure to changing yields. The supplied sources establish the direction of the price-yield relationship, but do not provide a universal price-change estimate for a given yield move; the effect depends on the bond’s cash flows and the size and nature of the market-rate change.

Why the cause of rising real yields matters for stocks
Real yields do not rise in a vacuum. They can change as investors revise expectations for future rates or the compensation they require for holding longer-term bonds. At the same time, they may change their views about corporate earnings and the risks attached to those earnings. A yield increase associated with stronger expected growth, for example, may coincide with higher expected company cash flows. That improvement can offset some of the downward valuation pressure from a higher discount rate.
Risk premiums can also change. If investors become more concerned about losses, they may demand more compensation for owning stocks, amplifying the valuation pressure from a higher safe rate. If the risk premium falls, it can offset some of that pressure. Because expected income and risk premiums can shift alongside the safe rate, a stock-market move cannot be attributed to real yields alone just because the two moved at the same time.

How to read a real-yield move across asset types
| Asset or measure | Cash-flow exposure | What a higher real yield generally implies | What else to examine |
|---|---|---|---|
| Stocks | Uncertain future company cash flows | Downward pressure on present value if expected cash flows and the equity risk premium are unchanged | Expected earnings, the reason for the yield move, its expected persistence and changes in risk premiums |
| Inflation-indexed bonds such as TIPS | Payments linked to inflation adjustment, with a market yield more directly tied to real rates | Lower prices for existing fixed contractual cash flows, all else equal | Payment timing and the actual change in the market yield for the security |
| Nominal bonds | Fixed dollar payments whose future purchasing power depends on inflation | Potential price pressure if their market yields rise; the real-yield move alone does not determine that yield | Inflation-related components, expected future rates, term premiums and the bond’s cash-flow schedule |
The table describes valuation channels, not a portfolio recommendation. It also does not imply that one market measure fully explains another: the same real-yield move can accompany different changes in nominal yields, company prospects and perceived risk.
A practical way to interpret headlines about real yields
- Identify the rate being quoted. Check whether the headline refers to a nominal Treasury yield or a real yield based on inflation-indexed securities. The Fed’s curve data distinguishes the two.
- Ask what changed. Consider whether the move reflects altered expectations for future short rates, a change in term premiums, or other influences. The New York Fed’s term-structure discussion explains why bond yields have more than one component.
- Separate discount-rate pressure from earnings news. For stocks, ask whether the same development also changes expected future cash flows. A higher discount rate is a headwind in isolation, but stronger expected income can offset it.
- Account for risk premiums. A change in the compensation investors require for bearing equity risk can reinforce or counteract the safe-rate effect. The Fed’s asset-valuation explanation sets out this distinction.
- Match the bond type to the rate. Real yields are especially relevant to inflation-indexed debt. For nominal bonds, also consider inflation-related components and the market yield that actually discounts the bond’s payments.
- Keep the time stamp attached to any market statistic. A statement from a dated stability report is a report-date observation, not a live quote. Do not treat the Fed’s April 2025 equity-premium observation as today’s value.
What this relationship can—and cannot—tell you
Real yields provide a useful lens for understanding valuation because they affect the rate used to translate future cash flows into present values. They can help explain why an unchanged earnings outlook might support a lower stock price after a rise in real rates, or why an existing bond can lose value when its market yield rises.
They do not, on their own, say where stocks or bonds will go next. For stocks, the outcome also depends on future cash flows and risk premiums. For bonds, nominal and inflation-indexed payments respond to different rate components, and the effect depends on the cash-flow schedule. A sound interpretation treats the real-yield channel as one part of the valuation picture, rather than a mechanical forecast for every asset.
