An ETF’s expense ratio is only one part of its cost. It covers annual operating expenses paid from the fund’s assets, while brokerage charges, bid-ask spreads, premiums or discounts to net asset value, and some portfolio transaction costs can also affect what you earn. To compare ETFs fairly, look at their costs alongside their investment exposure and risks—and account for how, when, and how often you expect to trade.
What an ETF expense ratio represents
The expense ratio is the fund’s total annual operating expenses expressed as a percentage of its average net assets. A fund’s prospectus reports these expenses in a standardized fee table. They can include management fees and other operating expenses.

You generally do not receive a separate bill for this amount when you buy or sell an ETF share. Instead, the fund pays its operating expenses from its assets, which reduces the value of the investment returns that accrue to shareholders. The SEC’s Office of Investor Education and Assistance put it plainly in its July 23, 2025 Mutual Fund and ETF Fees and Expenses – Investor Bulletin: “Fees and expenses reduce the value of your fund’s investment returns.” The bulletin represents SEC staff views; it is not a rule, regulation, or Commission statement.

As a simplified illustration, an expense ratio of 0.25% corresponds to $2.50 per year for each $1,000 invested if the balance stayed at that amount throughout the year. Your actual dollar impact changes with the fund’s asset value and the time your money is invested.

A lower ratio reduces one source of drag, all else equal, but does not guarantee that an ETF will perform better. Funds can hold different investments, follow different strategies, and carry different risks. As the SEC bulletin explains, “A fund with higher costs must perform better than a lower-cost fund to generate the same returns for you.” That is a comparison of the cost hurdle, not a forecast that either fund will achieve a particular return.
How ongoing fees can compound over time
A recurring annual cost matters not only because it reduces returns in each period, but also because the money used to pay it is no longer invested and cannot earn future returns. To show the possible scale, the SEC’s 2025 bulletin gives hypothetical results for $100,000 invested for 20 years at 4% annual growth under three different annual fees:
| Assumed annual fee | Approximate value after 20 years |
|---|---|
| 0.25% | $208,000 |
| 0.50% | $198,000 |
| 1.00% | $179,000 |
These are SEC hypothetical illustrations, not forecasts or guaranteed outcomes. They assume the stated growth rate and fee throughout the full 20 years. Actual investment returns, balances, expenses, and the time an investor holds a fund can differ. The figures help isolate how a recurring fee can affect a long-term balance; they do not tell you which ETF is suitable.

Which costs the expense ratio leaves out
The expense ratio is not a complete measure of every cost that can affect an ETF investor. It is useful to separate costs paid by the fund from costs that may be charged to an investor’s brokerage account or reflected in the price of a trade.
Fund portfolio transaction and securities-lending costs
When a fund buys or sells underlying securities, it may incur transaction costs. A fund may also incur costs associated with securities lending. The SEC cautions that these costs may fall outside the expense ratio, so a prospectus ratio alone may not capture every cost arising from the fund’s operations. They are distinct from the commission or spread an investor may encounter when trading ETF shares.
Broker commissions and other account charges
ETF shares are bought and sold through a broker. Depending on the broker, account, and transaction, an investor may pay a commission or another intermediary charge. Do not assume that every ETF trade is commission-free or that a fee applies identically to every account. Check the current fee schedule for the account you will use and confirm the charge on the trade confirmation.

A flat charge takes up a larger percentage of a small transaction than of a large one. For example, a hypothetical $5 charge is 1% of a $500 purchase but 0.1% of a $5,000 purchase. This arithmetic does not imply that a particular broker charges $5; use the charge that applies to your own trade.
Bid-ask spread
The bid is the highest price a buyer is currently willing to pay for the specified shares; the ask is the lowest price a seller is currently willing to accept. The difference between them is the bid-ask spread. A buyer typically pays at or near the ask, while a seller receives at or near the bid. That difference is an implicit trading cost, rather than a recurring fund fee.
The spread is not fixed: it can vary by ETF and with market conditions. ETFs with greater liquidity and higher trading volume typically have tighter spreads, but those general tendencies do not tell you the spread on a particular order. The SEC’s February 23, 2023 Updated Investor Bulletin: Exchange-Traded Funds (ETFs) says an ETF’s website reports its median bid-ask spread. The median is useful context for comparing typical trading conditions; a live spread at the moment you trade may be different.

To illustrate the mechanics, the SEC bulletin uses a $59.50 bid and a $60 ask. Buying 200 shares at $60 and immediately selling them at $59.50 would result in a $100 loss from the spread alone: 200 shares multiplied by a $0.50 difference. This is a hypothetical illustration, not a prediction of any ETF’s spread. It excludes commissions and any price movement beyond the example’s quoted prices.
Premiums and discounts to net asset value
An ETF has a market price at which its shares trade, and it has a net asset value (NAV) per share based on the value of its underlying assets. When the market price is above NAV, the ETF trades at a premium; when it is below NAV, it trades at a discount. The gap can affect the price at which you buy or sell relative to the value represented by the fund’s underlying assets.
Buying at a premium can mean paying more than NAV; selling at a discount can mean receiving less. The SEC describes this relationship as a potential cost, but also a potential gain: the result depends on the price at which you trade and what happens afterward. A premium or discount is not a permanent property of a fund. Check the ETF website for its closing market price, NAV, closing premium or discount, and historical information, bearing in mind that those figures are time-sensitive and may not match conditions when you place an order.

How to compare the total cost of two ETFs
For a useful comparison, start with two ETFs that provide reasonably similar exposure. A low-cost fund tracking a different market or taking different risks is not automatically a fair substitute for a higher-cost fund. Review each fund’s investment objective, strategy, holdings, and risks in its prospectus before treating cost as the deciding factor. The SEC advises investors to consider whether a fund’s objective fits their goals and risk tolerance.
- Compare the current prospectus fee tables. Record each fund’s total annual operating expenses and the component expenses disclosed in the table. Use the current prospectus rather than relying on a remembered figure or an undated comparison.
- Check for costs outside the ratio. Review the fund’s prospectus and shareholder reports for relevant information about portfolio transactions and securities lending. These costs may not be included in the stated expense ratio, and the ratio alone is not a complete all-in cost figure.
- Apply your own brokerage terms. Look up commissions and other charges for your account and the type and size of trade you plan to place. Broker disclosures, fee schedules, account statements, and trade confirmations can help establish which charges actually apply.
- Compare trading conditions. Check each ETF’s median spread on its website, then consider your anticipated trade size and whether you expect to trade frequently. A small spread on one observation is not a promise that every order will execute at that spread.
- Review market price versus NAV. Examine each fund’s closing price, NAV, premium or discount, and historical information on its website. Use this information as context, not as a fixed cost estimate for a future trade.
- Compare like with like before choosing. Confirm that the funds’ objectives, strategies, holdings, and risks are sufficiently comparable for your decision. A cost difference is meaningful only in the context of what each ETF invests in and how its approach fits your goals.
Useful documents and disclosures include the prospectus, shareholder reports, the ETF’s own website, your broker’s fee schedule and disclosures, account statements, and trade confirmations. The SEC also points investors to FINRA’s Fund Analyzer for comparing costs of certain mutual funds and ETFs. An online comparison tool can help organize information, but it does not replace checking current fund and broker disclosures.
Common cost-comparison mistakes
- Treating the expense ratio as the total price of ownership. It measures annual fund operating expenses, not every fund-level transaction cost or investor trading charge.
- Assuming the lowest ratio means the best outcome. It lowers one stated cost component; returns, investment exposure, risk, trading costs, and the investor’s needs still matter.
- Using one spread or premium figure as if it were permanent. Both can change. Check current fund-specific information and recognize that historical or median data are not a guarantee of the conditions on your next trade.
- Ignoring the size and timing of a trade. A flat brokerage charge can matter more on a small transaction, while the spread can change with market conditions. The cost experienced by one trade need not represent another.
- Mixing up fund costs and investor costs. Portfolio trading and securities-lending costs arise at the fund level; commissions and spread arise in connection with an investor’s own trades. They are different categories and should be examined separately.
Scope and practical takeaway
This explanation reflects U.S. investor-education guidance. The detailed fee guidance cited here is from the SEC’s July 23, 2025 fee bulletin, while the specific ETF spread and NAV guidance is from its February 23, 2023 ETF bulletin. Brokerage charges, expense ratios, spreads, and premiums or discounts can change, so use the current information for the particular fund, account, and trade you are considering. This is general information, not individualized investment advice.
