Stocks often face pressure too: higher discount rates can reduce the present value investors assign to future company cash flows, while higher-yielding bonds become a more competitive alternative. Neither result is guaranteed. Markets react to what investors expected, why rates are rising and how the change affects future earnings and risk.
How a rate hike reaches stocks and bonds
A central bank sets a policy rate that chiefly anchors short-term borrowing rates. A change in that rate can influence the wider financial system, but it does not mechanically dictate the price of every bond or stock. Investors continually reassess market yields, expected economic conditions, company cash flows and the compensation they require for risk.

It helps to distinguish three events that are often treated as if they were the same: a central bank raising its policy rate, market yields moving higher, and an investor’s bond or stock falling in price. The policy move can contribute to higher yields and put pressure on asset prices, but the connection depends on expectations and other news arriving at the same time.
| What changes | Typical market channel | Why the result can differ |
|---|---|---|
| Market yields rise | Existing fixed-rate bond prices generally fall as their coupons become less competitive. | The size of the price move depends on the bond’s cash flows and market conditions. |
| Investors use a higher discount rate for stocks | The present value of a given stream of future cash flows falls. | Expected cash flows, risk premiums and the rate change already anticipated all matter. |
| Borrowing costs increase | Companies may face higher interest expense or less attractive financing for investment. | The effect on profits depends on a company’s debt exposure and business outlook. |
| Rates rise alongside an improving economic outlook | Stronger expected demand or earnings may support shares. | The market weighs the growth signal against higher rates and financing costs. |
Why existing fixed-rate bond prices usually fall
The price-and-yield seesaw
A fixed-rate bond promises scheduled coupon payments. Once it has been issued, those payments usually do not change when market rates move. If newly available bonds offer higher yields, an older bond with a lower fixed coupon becomes less appealing at its previous price. Its price has to fall enough to make its remaining payments competitive for a new buyer. As the price falls, its yield to maturity rises.

The SEC Office of Investor Education and Advocacy puts the basic relationship plainly: “When market interest rates rise, prices of fixed-rate bonds fall.” The statement applies to fixed-rate bonds as a general relationship, not as a guarantee that every bond will fall by the same amount or that every market yield will rise after each policy announcement.
The SEC’s example—and what it does not predict
In a teaching example published in its 2013 Investor Bulletin: Fixed Income Investments, the SEC describes a 10-year Treasury with a $1,000 face value and a 3% coupon. When the market rate rises from 3% to 4%, the example values the bond at $925 with nine years remaining and a 4% yield to maturity. The lower price helps bring the bond’s return in line with the higher market yield.
That $925 figure illustrates how repricing works; it is not a forecast that a real bond will lose $75 whenever rates increase by one percentage point. Actual prices reflect each bond’s payment schedule and the market conditions at the time. The example also shows why a bond’s quoted price can change even though its face value and promised coupon have not.

All else being equal, a bond with payments farther in the future is generally more exposed to changing market rates because more of its value depends on distant cash flows. The SEC says longer-maturity bonds generally carry greater interest-rate risk than otherwise similar shorter-maturity bonds. It also notes that, when other characteristics are equal, lower-coupon bonds generally fall more than higher-coupon bonds as market rates rise.

Those comparisons hold other features constant. Credit quality and liquidity are separate considerations: a bond may lose value because investors become more concerned about the issuer’s ability to pay, or because it is harder to trade, as well as because market rates change. Those risks should not be mistaken for interest-rate sensitivity alone.
What holding to maturity changes
An investor who holds an individual bond to maturity may be less concerned about interim changes in its quoted market price, provided the issuer makes the promised payments. But an investor who sells before maturity can realize a loss if the price has fallen. Holding to maturity does not remove the risk that the issuer will fail to pay or that inflation will reduce the purchasing power of future payments.
Why stocks may fall when rates rise
Higher discount rates can lower valuations
A stock’s value depends in part on uncertain cash flows investors expect the company to generate in the future. To compare money expected later with money available now, investors discount those future cash flows. If the discount rate rises while the expected cash flows stay the same, their present value falls. This can put downward pressure on stock valuations, especially when a large share of a company’s expected value rests on cash flows far in the future.
The result is not a direct rule for the market as a whole. Investors may change their cash-flow expectations at the same time as their discount rates. They may also revise the additional return they require for taking equity risk. The eventual share price reflects the combined change in those expectations, not just the policy-rate announcement.

Bonds can become a more attractive alternative
When bonds offer higher yields, investors may see less reason to accept the uncertainty of stocks for a given expected return. That relative-attractiveness channel can weigh on equity valuations even if a company’s near-term operations have not changed. How much it matters depends on the yield available, the risk investors perceive in shares and the returns they expect from company cash flows.
Company financing and earnings matter
Higher borrowing costs can raise interest expense for companies that need to refinance or take on debt. More expensive financing may also lead a business to delay investment. Either channel can affect expected net income or future growth, but the impact depends on the company’s financing exposure and operating outlook; a general rate move does not establish how any particular company’s earnings will change.
Rates can also rise in an environment where investors expect stronger economic activity. If that outlook improves expected sales and profits, the earnings news may support stocks even while higher rates weigh on valuation. The direction of the market response therefore depends on how investors balance financing costs and discount rates against expected business performance.
Policy rates, market yields and expectations are different
A central bank’s policy rate chiefly anchors short-term rates. Longer-term yields reflect expectations about the future path of short-term rates over the life of a security, alongside term and other risk premiums. The Federal Reserve explains that long-term loan rates respond to expectations about how policy and the broader economy will evolve; the Bank of England likewise illustrates that expectations can move longer-term yields by more or less than the current policy change.

That distinction helps explain why a bond yield may move before an announced hike, or may not rise by the same amount as the policy rate. Investors trade on the expected future path, not only on the rate in force today. If a decision matches what the market had already priced in, the announcement itself may add little new information. If it changes expectations, yields and other asset prices can adjust.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. Why surprises and the reason for a hike matter
Markets respond to the unexpected part of a decision as well as to its headline size. A surprise tightening can prompt investors to revise expected rates, valuations or risk. A widely anticipated hike may already be reflected in prices before the announcement, so the immediate response can be modest—or driven by accompanying information rather than the increase itself.
A 2026 Federal Reserve staff review discusses high-frequency event studies that isolate unexpected rate changes around Federal Open Market Committee announcements. It identifies higher yields, higher equity risk premiums and lower expected dividends as possible channels through which a positive, pure policy surprise can weigh on stocks. The review also explains that rate news can convey information about the central bank’s reaction function or its view of the economy. When that information changes growth expectations, the total stock-market response need not have the same sign as the response to a pure policy surprise. The paper notes that its authors’ views do not necessarily reflect those of the Federal Reserve Board or the Federal Reserve System.

What the reported stock-market estimate can—and cannot—tell you
The Bank of England’s 2024 article reports that empirical studies estimate a surprise 1 percentage-point increase in Bank Rate would cause the UK stock market to fall by an average of 4%–10%. The estimate is specific to the UK evidence discussed in that article and to a surprise hike; it is not a prediction for a future decision, a universal relationship for other countries or a rule for an individual stock. The Bank of England also cautions that markets may be less responsive in some circumstances.

Such estimates summarize past empirical findings, not a dependable conversion formula from a policy decision to a market return. The surprise component, the economic setting and the information investors take from a rate announcement all affect how applicable an average may be to a particular event.
How to interpret a rate announcement for an investment
A headline such as “rates rose” leaves out several questions that help explain what might happen to a particular holding. Use these checks to separate the different channels instead of assuming every asset will react alike:
- For a bond, identify what rate moved. A change in short-term policy rates is not identical to a change in the market yield relevant to the bond’s remaining payments.
- Check the bond’s maturity and coupon. Longer maturity and lower coupon generally mean greater sensitivity to rising market rates, when other characteristics are comparable.
- Separate price risk from payment risk. Consider whether a price move reflects interest rates, credit quality, liquidity or more than one factor.
- For a stock, consider both valuation and business prospects. A higher discount rate can reduce the present value assigned to future cash flows, while changed expectations for sales, profits or risk can push in either direction.
- Look at the financing channel. A company’s borrowing exposure affects how rising costs might influence interest expense or investment decisions.
- Ask what investors expected. A fully anticipated move differs from a surprise, and the central bank’s explanation may alter expectations about economic conditions or future policy.
These checks describe the mechanisms, not a way to forecast a particular security’s next price move. The official sources discussed here explain general relationships and selected empirical evidence; they do not establish current market yields, valuations or future returns.

Higher market yields generally reduce the prices of existing fixed-rate bonds, with the effect depending partly on the bond’s maturity and coupon. Stocks can face pressure through discount rates, competing bond yields and company financing costs, but stronger expected earnings or economic conditions can offset or outweigh those channels. The outcome depends on what markets had already priced in, what a rate decision signals and the cash flows and risks attached to each investment.
