Dividend reinvestment uses a dividend or fund distribution to buy more shares instead of paying the amount to you as cash. It can automate investing when you do not need the income, but it does not generally make taxable-account distributions tax-free. Turning reinvestment off may suit you if you need cash, want to direct distributions toward other investments, or find the plan’s terms or recordkeeping burdensome. The right choice depends on your account, cash needs, and portfolio.
What dividend reinvestment does
A dividend is a payment an investment makes to its shareholders. With reinvestment enabled, the payment is used to buy additional shares of the same investment. A mutual fund or exchange-traded fund may likewise reinvest a distribution in more fund shares. Depending on the arrangement, reinvestment may be administered by the company that issued the shares, a brokerage, or the fund.

The result is that you hold more shares after the transaction rather than receiving the distribution as spendable cash. A plan may purchase whole or fractional shares, but the arrangement and its terms vary. The company or broker’s plan documents explain how purchases are handled, including when they occur and how the purchase price is determined.
For example, if an investment pays a $50 distribution and the plan uses it to buy additional shares, you receive shares rather than $50 in cash. This is an illustration of the basic mechanics, not a prediction of how many shares a particular plan will buy: the result depends on the applicable purchase price and plan rules.

Reinvesting versus receiving cash
Both settings leave the distribution available to you in one form or another: as additional shares or as cash. The practical difference is whether the money is automatically directed back into the investment that paid it or remains available for spending or another portfolio decision.
| Consideration | Reinvest automatically | Receive cash |
|---|---|---|
| Cash flow | The distribution buys additional shares instead of arriving as cash for expenses. | The cash is available for planned withdrawals or other uses. |
| Allocation choices | The purchase adds to the investment that paid the distribution. | You can decide whether to spend the cash or direct it to a different investment. |
| Plan terms | Purchase timing, pricing, and any charges depend on the plan. | There is no reinvestment purchase for that distribution, although other account or transaction terms may still apply. |
| Tax and records in a taxable account | The distribution generally remains reportable income, and the purchase adds a share lot to track. | The distribution generally remains reportable income, but there is no reinvestment purchase lot for it. |
This comparison concerns the distribution setting, not the merits of a particular investment. Neither setting guarantees a return, and a fund’s future distributions are not guaranteed.
When turning reinvestment off may fit
You need the distribution as income
If you rely on the payments to cover living expenses or planned withdrawals, receiving cash may match your purpose better than automatically buying more shares. Remember that distributions can vary and are not guaranteed, so do not assume an investment will pay a fixed amount on a schedule unless its documents establish that—and even then, understand the terms and risks.

You want to make rebalancing decisions yourself
Automatic reinvestment increases your holding in the investment making the distribution. If that investment is already a larger share of your portfolio than you intend, receiving cash gives you the option to put it toward something else or hold it for a later decision. Whether that is preferable depends on your overall allocation and plan; cash distributions are not universally better for rebalancing.
The plan’s purchase terms or charges do not suit you
Plans can differ in fees, purchase timing, and how they set the purchase price. A company-administered plan may operate differently from an ordinary brokerage transaction. Before changing the setting, review the current plan documents and ask the issuer or broker whether charges apply and how purchases are made. Investor.gov’s guidance on direct investing advises checking with the company or broker and reading the applicable rules.
You prefer fewer reinvestment lots to track
In a taxable account, reinvesting can create a separate purchase lot each time shares are bought. If you expect to sell later, the dates, quantities, and costs for those purchases can matter in establishing basis. Receiving cash avoids creating a purchase lot from that particular distribution, although it does not eliminate tax reporting for the distribution itself.

How to decide and change the setting
There is no single setting that suits every investor. Work through the questions below using your account’s current rules rather than assuming all dividend plans operate alike.

Confirm whether the account is taxable or tax-advantaged, and whether the election applies to one security, one fund, or a broader part of the account. The tax discussion below concerns U.S. federal treatment of taxable accounts; it should not be applied automatically to other account types or jurisdictions.
- Decide what the distribution is for. If it is intended to fund expenses, cash may be more useful. If you do not need the money, consider whether automatically adding to the paying investment matches your plan.
- Check your target allocation. Consider whether adding shares of the paying investment is consistent with your intended mix. If you want the cash available for another investment or a future rebalance, compare that goal with the automatic purchase.
- Read the plan terms. Look for fees, purchase dates or timing, pricing method, and any other conditions. The SEC’s Investor.gov guidance recommends checking for charges and reviewing the plan rules or disclosures; ask the issuer or broker about anything that is unclear.
- Review your tax-lot process. In a taxable account, make sure you can retain statements and transaction details for purchases made through reinvestment. Consider whether you are prepared to reconcile those details with your tax records.
- Make and verify the election. Use the dividend or distribution election controls in your broker or fund account, or follow the issuer’s instructions for a direct plan. The exact interface and deadline vary. Confirm which holding the change affects, when it takes effect, and how any distribution already being processed will be handled; save the confirmation.
If you cannot find an election control, contact the broker, fund, or company administering the arrangement. Do not assume that changing one security’s election changes every holding in the account.

For U.S. federal tax purposes, a dividend in a taxable account generally does not become tax-free merely because it buys more shares. The IRS says dividends reinvested to buy shares at fair market value must be reported as income along with other ordinary dividends. The IRS also describes an additional rule for certain plans that let participants buy shares below fair market value: the fair market value of the additional stock on the dividend payment date must also be reported as dividend income.

Fund distributions can have different tax categories. The SEC’s Investor.gov fund-distribution bulletin dated August 19, 2026, says taxable-account investors may owe tax on fund distributions of dividends, interest, or capital gains even when those amounts are reinvested. The fact that the distribution was used to buy more fund shares does not, by itself, determine its tax treatment.
Return of capital is a separate category, not simply another name for an ordinary dividend. According to the same SEC bulletin, return of capital is not taxable when received, but it reduces the investor’s basis in the fund shares and can affect the gain calculated when those shares are sold. Check the distribution’s classification in the fund’s tax information rather than treating every payment alike. The bulletin is SEC staff guidance, not a rule or regulation.

Cost basis and records for reinvested shares
Each reinvestment purchase can add a new lot of shares. When you later sell shares, basis is generally based on their cost, with applicable adjustments. The IRS advises taxpayers who did not keep detailed reinvestment records to reconstruct them, using records from a broker or the issuing company where available.
Keep account statements and transaction details showing the distribution, purchase date, number of shares acquired, and purchase cost. Brokerage statements may show reinvestments and basis, but basis can require adjustments. Reconcile those records rather than assuming a statement alone captures every tax detail.
If you sell only some shares and cannot specifically identify which shares were sold, the IRS describes first-in, first-out (FIFO) as the general rule: the earliest acquired shares are treated as sold first. Certain qualifying reinvestment shares may be eligible for an average-basis method. Eligibility and recordkeeping rules matter, so do not assume average basis is available for every holding or that FIFO can be ignored without making a valid identification.
Quick Recap
Common mistakes to avoid
- Turning off reinvestment to avoid tax. Changing whether the distribution is paid in cash or shares does not, by itself, make a taxable dividend or fund distribution tax-free.
- Assuming every plan works the same way. Issuer, brokerage, and fund arrangements may have different purchase timing, pricing, fees, or election procedures. Check the terms for the specific holding.
- Ignoring reinvested-share records. The purchase may create a lot that matters when you sell. Retain and reconcile records even when the broker reports basis.
- Confusing return of capital with dividend income. These categories can have different tax consequences; use the fund’s classification and tax documents.
- Assuming the setting applies account-wide. Verify the scope of the election and the effective date rather than relying on a general account preference label.
