How Bond ETF Liquidity Works When Markets Are Stressed

Bond ETF shares can remain tradable while their underlying bonds become harder to trade. Understand the two liquidity layers, NAV gaps and what the 2020 turmoil showed.

Bond ETF liquidity has two layers: how easily you can trade ETF shares on an exchange, and how easily the fund or its trading partners can trade the bonds behind those shares. In calm markets the layers often appear closely connected. Under stress, bond-trading costs can rise and the usual arbitrage that links an ETF’s share price to its net asset value (NAV) can become less effective. A premium or discount is therefore important context, but it does not by itself prove that the ETF is mispriced.

What “liquidity” means for a bond ETF

Liquidity is the ability to buy or sell without having to accept a large price concession or wait an unusually long time. For a bond ETF, that question applies to two different things: the fund’s exchange-traded shares and the bonds held in its portfolio. Those markets connect, but they do not trade in the same way or necessarily have the same liquidity.

Layer What is traded What to examine
ETF secondary market ETF shares exchanged among investors on an exchange The bid–ask spread and the quantity available near the quoted prices
ETF primary market and underlying bond market Creation or redemption baskets exchanged between authorized participants and the fund; bonds may need to be sourced or sold The tradability of the bonds and the cost or difficulty of carrying out the relevant basket transaction

A narrow spread in ETF shares tells you about trading those shares at that moment. It does not establish that every bond in the portfolio could be sold quickly at its most recently reported value. Conversely, a bond portfolio that is difficult to trade does not mean that ETF shares cannot continue to trade actively. The distinction matters most when many investors want to sell at once or dealers and other market participants become less willing to take risk.

How ETF trading connects to the bond portfolio

Investors trade shares on the exchange

Most investors buy and sell ETF shares in the secondary market, trading with other market participants. The exchange price is the price at which those shares are changing hands. It is not the same measurement as NAV, which represents the calculated per-share value of the fund’s assets, less liabilities, at a particular valuation point.

The gap is often described as a premium or discount. In percentage terms, it can be expressed as (share price − NAV) ÷ NAV × 100. A positive result is a premium; a negative result is a discount. The calculation compares a market price with a fund value estimate. It does not, on its own, establish which figure is more current or more useful for a trade.

Authorized participants use the primary market

Separately from exchange trading, an authorized participant (AP) can create or redeem a large block of ETF shares with the fund sponsor, typically by exchanging shares and a basket of securities. If ETF shares trade above NAV, an AP may have an incentive to obtain the relevant securities, create shares and sell them. If shares trade below NAV, an AP may have an incentive to buy shares and redeem them for securities. Such activity can put pressure on a premium or discount.

This is an incentive, not a guaranteed price-control mechanism. APs are not legally required to carry out a particular arbitrage trade. They must judge whether the potential difference is worth the cost, risk and practical difficulty of handling the shares and securities. If underlying bonds are hard to source, expensive to trade or difficult to value, the trade that might otherwise narrow a gap can become less attractive. An ETF premium or discount can therefore persist rather than being immediately eliminated.

Baskets need not mirror every holding

A creation or redemption basket is not necessarily a miniature copy of the entire portfolio. The Bank for International Settlements’ 2021 analysis, “The anatomy of bond ETF arbitrage,” found that bond ETF baskets differed systematically from fund holdings and changed from day to day. Creation baskets tended to have longer duration and higher liquidity than redemption baskets; redemption baskets tended to have shorter duration and somewhat lower liquidity. The study describes these patterns in its analysis, not a rule that applies identically to every fund or every day.

The same study found that baskets for the largest bond ETF in its sample represented about 3% of its holdings on average. That is a historical, fund-specific study finding, not a current or universal basket-to-holdings ratio. The broader point is that primary-market transactions can involve a selected set of securities rather than a pro-rata transfer of every bond the fund owns. Basket design reflects bond-market constraints and the incentives of both sponsors and APs.

Why ETF shares can look more liquid than the bonds

ETF shares can trade repeatedly on an exchange even when many individual bonds in the portfolio trade infrequently or are costly to transact. The share market provides a single tradable claim on a portfolio; it does not make each underlying bond equally easy to buy or sell. That is why ETF trading volume alone is not a complete measure of the liquidity available in the portfolio.

In its 2021 study, the BIS reported that bid–ask spreads for the holdings of bond ETFs were 17 times the spreads for ETF shares in its comparison. The gap varied across market segments and was especially pronounced for high-yield bonds in that sample. This is a historical sample-era comparison, not a live spread estimate or a ratio that should be assumed for every bond ETF today. It does, however, illustrate why an investor can see active ETF-share trading while the underlying securities remain more costly to trade.

Trading activity in the ETF can help investors transfer exposure to one another without requiring every trade in ETF shares to trigger an immediate trade in each portfolio bond. The creation and redemption channel links the two markets when APs choose to use it. But the link is not frictionless: the ETF price, the fund’s calculated NAV and the prices at which underlying bonds could actually be traded may not all reflect identical information at the same time.

What stress can change

Bond-trading costs and arbitrage can worsen together

In a stressed bond market, bid–ask spreads on bonds can widen and trading can become more difficult. That raises the potential cost of assembling or disposing of securities in a creation or redemption basket. At the same time, uncertainty about prices and the risk of holding bonds can make an AP less willing to commit capital to a trade intended to close an ETF premium or discount. A wider ETF-share spread and a larger NAV gap are possible signs of strain, but each describes a different part of the problem.

The relationship is not a simple one-way chain. If the underlying bond market is hard to trade, the ETF may still provide a venue where investors can adjust exposure by trading shares. Yet a share trade does not prove that the portfolio could be liquidated at the displayed NAV. What an investor can execute depends on the actual ETF quote, trade size and conditions at the time, while the fund’s portfolio value is a separate calculation.

NAV can lag changing market information

Bond prices used in NAV calculations can be based on quotes that have not updated as quickly as the market. During fast-moving conditions, the ETF share price may incorporate new information sooner than the reported NAV. As a result, a discount may partly reflect a share price responding to deteriorating bond values that the NAV has not yet fully captured. A premium can also emerge as prices move. Neither direction, standing alone, establishes that the exchange price is wrong or that the NAV is a reliable executable price for the whole portfolio.

This is why a headline discount should not automatically be read as a bargain, and a premium should not automatically be read as an overvaluation. To interpret the gap, consider the quality and timeliness of the underlying price inputs and the conditions in the bond market. The gap is one piece of evidence about the relationship between market trading and the fund’s reported value, not a verdict about fair value.

What March–April 2020 showed—and what it did not

The COVID-19 market turmoil offered a clear example of bond ETF prices and NAV moving apart. The BIS reported that some bond ETF share prices moved from steep discounts to large premiums within days, and that some funds’ tracking error rose above 200 basis points. The same report gave a historical sector average tracking error of 0.7 basis points. These are reported figures for that episode and comparison, not current expectations for all bond ETFs.

Tracking error is distinct from a premium or discount: it describes a fund’s divergence from its benchmark over time, whereas a premium or discount compares the ETF’s share price with its NAV. The figures should not be treated as interchangeable measures of the same thing.

The Federal Reserve’s May 2020 Financial Stability Report described corporate-bond market functioning as adversely affected during the episode. Bid–ask spreads widened for both investment-grade and high-yield bonds, while bond mutual funds and ETFs faced large outflows. The report said liquidity conditions and investor risk appetite improved after the Federal Reserve announced corporate credit facilities. This is an account of a specific historical episode; it does not establish how every later bout of stress will unfold or how any particular fund will behave.

The episode also makes an important interpretive point: an ETF’s market price, its NAV and the tradeable value of its underlying bonds can diverge under pressure. A large gap can reflect impaired arbitrage, stale bond-price inputs, or fast-changing market conditions; the gap alone cannot identify which explanation dominates.

How to assess a bond ETF’s liquidity

When comparing funds or deciding whether a trade is practical, separate the share-market question from the portfolio question. Use current fund and market information for a decision; historical studies explain mechanisms but do not supply a live quote for a particular ETF.

  • Check the ETF-share spread. Compare the current bid and ask rather than relying on trading volume alone. A narrow spread is evidence about the cost of trading shares at the quoted size, not the cost of selling every bond held by the fund.
  • Look at available size near the quote. The prices displayed for a small quantity may not be available for a much larger order. Consider the amount available at or near the quoted prices when evaluating execution.
  • Understand the portfolio. Identify the bond types and market segment the fund holds. The ease of trading the underlying bonds can differ materially by segment; the BIS study found its spread gap was especially pronounced for high-yield bonds.
  • Read a premium or discount in context. Compare the share price with NAV, but account for the possibility that bond-price inputs are stale during fast-moving markets. Do not treat the gap alone as proof of mispricing.
  • Consider stress sensitivity. Ask whether the portfolio contains bonds that may be difficult to trade and remember that creation and redemption baskets can change. Historical segment-level findings are not substitutes for current data on a specific fund.

These checks answer different questions. The share spread and displayed size concern the immediate ETF trade. Portfolio composition and bond-market conditions concern the securities behind it. The NAV gap offers context on their relationship, but can be harder to interpret when the underlying market is moving quickly.

Can bond ETFs stabilize or destabilize bond markets?

There is no universal answer established by the evidence cited here. ETF shares can give investors another way to transfer exposure, and the BIS researcher Karamfil Todorov described the decoupling of baskets from holdings as something that “can also be a shock absorber during volatile times.” That is a possible mechanism: if baskets are not simply a pro-rata slice of every holding, the primary-market process may be able to accommodate constraints in the underlying market.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

It is not proof that all bond ETFs absorb shocks in every crisis. The SEC Fixed Income Market Structure Advisory Committee’s 2019 report said the theoretical and empirical evidence on whether growth in fixed-income ETFs improves or harms liquidity in underlying bond markets was not conclusive. It would therefore be inaccurate to promise that ETFs always stabilize bond trading—or to claim that their growth necessarily destabilizes it.

Historical scale of the bond ETF market

The scale of the market helps explain why its trading mechanics have drawn attention, but older growth figures should not be mistaken for current assets under management. The BIS reported that global bond ETF assets under management grew from less than $10 billion in 2009 to more than $1.2 trillion in 2020. Those are historical figures reported in its 2021 analysis, not a current market total.
