An arbitrage mutual fund seeks to earn from price differences between securities in the cash market and their futures contracts. In a common trade, it buys a share and sells an equal quantity of that share’s futures contract when futures cost more than the share. If the prices converge, the fund aims to capture the difference—after trading costs and taxes. The hedge can reduce exposure to broad price movements, but it does not make returns certain or the investment risk-free.

What an arbitrage mutual fund does

An arbitrage mutual fund is a mutual fund that seeks to exploit price differences between related market positions. In the basic cash-and-carry trade, the two positions are a share held in the cash market and a futures contract on the same share. The fund buys the share and sells futures when the futures price is higher than the cash price.

The intention is to earn the spread between those prices, rather than to bet primarily on whether the share price will rise or fall. Because the positions are related, gains or losses from a broad move in the share price may offset one another to a degree. The result still depends on how the trade is executed, what happens to the spread, and the costs and risks incurred along the way.

SEBI describes arbitrage funds as equity-oriented in its investor explainer. That classification is relevant to the India tax context, but it does not mean the fund holds only unhedged shares or that all of its returns come from equities. A fund may also hold debt or money-market instruments when suitable arbitrage opportunities are limited.

How the cash-and-futures trade works

A simple example

Suppose a share is trading at ₹100 in the cash market while its futures contract is quoted at ₹102. A fund could buy the share for ₹100 and sell a futures contract for the same quantity at ₹102. The ₹2 difference is the gross spread in this illustration. It is not a guaranteed profit, a forecast, or a statement of typical fund returns.

If the prices converge by the time the positions are closed or the contract expires, the fund seeks to realize the spread. But the amount it actually earns depends on the prices at which it can execute both sides and close them, less applicable costs and taxes. A quoted ₹2 difference does not mean ₹2 reaches investors.

What the hedge changes—and what it does not

The cash holding and short futures position are intended to offset much of the effect of an outright rise or fall in the share price. For example, if the share price moves, the value of the cash position and the value of the short futures position may move in opposite directions. The fund is seeking the price relationship between them, not simply the direction of the share.

That offset is not a promise of a perfectly matched result. Prices can move differently, the positions may not be closed at the same time or at the expected prices, and the fund may have to unwind early. The NJ BAF Scheme Information Document filed in December 2024 says the strategy is attractive when the price differential, after all costs, is higher than the investor’s cost of capital. In practical terms, the headline spread matters only in relation to what it costs to put on and maintain the trade.

Position or return component Role in the strategy What it means for an investor
Long cash-market share The fund buys and holds the share in the example trade. It is one side of the paired position; its exposure is intended to be offset in part by the futures position.
Short futures contract The fund sells futures on an equal quantity when futures are priced above the cash share. The trade aims to capture the price difference as the two prices converge, rather than rely on a share-price forecast.
Debt or money-market holdings A fund may use these when suitable arbitrage trades are scarce, according to SEBI’s investor explainer. Returns can also reflect these holdings; their contribution is separate from the cash-futures spread.
Costs, taxes, and execution These affect what remains after the positions are established, maintained, and closed. A visible spread is not the same as the net return earned by the scheme or its investors.

Where a fund’s returns come from

Realized arbitrage spreads

The central intended source is the difference between the cash price and futures price captured by paired positions. A fund cannot assume that every displayed spread will be available at a size or price it can use. Its result depends on the opportunities it finds and the execution prices it achieves. Spreads may be less attractive under some market conditions, so the potential contribution from arbitrage can change over time.

Other portfolio holdings

When suitable arbitrage opportunities are limited, a scheme may park money in debt or money-market instruments, as SEBI’s investor material explains. Interest or other returns on those holdings can therefore contribute to the scheme’s overall result, independently of cash-futures spreads. They also introduce exposures associated with those holdings; the return is not simply a substitute for a locked-in arbitrage profit.

Permitted strategies and portfolio deployment can differ by scheme. The SEBI-filed scheme material available at this filing is an example of why investors should read the current documents for the particular fund rather than assume every scheme follows exactly the same approach or allocation.

What reduces the amount that reaches investors

Transaction costs, taxes, and execution affect the net result. A spread that looks attractive before costs may no longer be so after the costs of entering, maintaining, or closing the positions. Turnover and the availability of usable opportunities can also affect what a fund captures. These are reasons to distinguish between a quoted spread, a scheme’s realized return, and an investor’s after-tax outcome.

No general typical-return figure follows from the strategy description alone. A ₹100 cash price and ₹102 futures price illustrates the mechanics; it is not evidence of current spreads, a current yield, or performance any fund will achieve. Actual results require time-specific information about a particular scheme and period.

Why the strategy is not risk-free

A hedge can reduce some exposure to outright market direction, but it does not eliminate implementation risk or every source of loss. AMFI’s investor page describes matched positions as “risk-free,” but scheme disclosures identify risks that make that label too broad for a general description of an investor’s outcome. The more careful interpretation is that matching positions can reduce directional exposure while leaving risks in execution, liquidity, pricing relationships, and other holdings.

  • Spread or opportunity risk: Suitable price differences may be limited or may change before the fund can capture them. A fund’s return can vary as opportunities and market conditions vary.
  • Transaction-cost risk: Costs can consume part or all of a spread that looked worthwhile before costs. The net differential, not the quoted one, is the relevant measure.
  • Basis risk: The cash and futures positions may not behave as expected relative to one another. The July 2025 Trust MF scheme filing discusses basis risk in connection with unwinding and execution.
  • Liquidity and early-unwinding risk: A scheme may need to close a position before expiry, including to meet redemptions. If it cannot unwind at the expected prices, the realized result can differ from the initially visible spread.
  • Execution risk: The two sides may not be traded or closed at the intended prices. The Trust MF filing identifies execution and unwinding as risks for that scheme; its disclosures should not be read as proof that every fund has identical exposures.
  • Risks in other holdings: Debt or money-market instruments used when arbitrage opportunities are scarce have their own exposure. Their returns and risks are separate from the paired equity-and-futures trade.

The Trust MF scheme document filed in July 2025 also warns that derivatives can produce disproportionate losses. That is a scheme disclosure, not a prediction that a particular loss will occur in every arbitrage fund. It does underline why “hedged” should not be treated as synonymous with “no risk.”

How to assess a particular scheme

There is no single spread or strategy result that applies to every fund. To compare schemes meaningfully, use information from the same period and the current documents for each scheme. A past return by itself does not reveal how much came from spreads, other holdings, or conditions that may not persist.

  • Read the current scheme documents: Check the permitted strategy and how the scheme says it may deploy money when attractive arbitrage opportunities are scarce.
  • Compare like with like: If reviewing performance, use realized returns over the same period rather than comparing figures from different time windows or treating a spot-futures quote as a fund return.
  • Review costs and exit terms: Consider expense ratios, transaction costs where disclosed, and the scheme’s exit terms. A gross spread does not show the investor’s net result.
  • Read the risk disclosures: Look for liquidity, basis, execution, and derivatives risks, including circumstances in which positions may be unwound early.
  • Consider portfolio deployment: Check what the scheme may hold when it finds fewer suitable arbitrage trades, since that can affect both return sources and exposures.

Current typical spreads, current scheme yields, expense ratios, and a ranking of named funds are not established by the general strategy explanation. Those values should be checked in up-to-date scheme and performance information; they should not be inferred from an illustrative trade.

India tax context: classification is not a tax guarantee

SEBI’s investor explainer describes arbitrage funds as equity-oriented. For equity-oriented mutual-fund units, Income Tax Department FAQ material gives a 12-month holding period for determining long-term asset classification. The department’s 2026 tax form notification lists a 12.5% rate for section 112A long-term capital gains.

Those points do not establish the tax bill for every investor or transaction. The applicable treatment depends on the law for the transfer date, the relevant assessment year, eligibility, and the investor’s circumstances. Check the Income Tax Department FAQ and the 2026 form notification alongside current rules before relying on a rate or holding-period label. Calling a scheme equity-oriented is not a promise that it will always be tax-efficient for every investor.

What an arbitrage fund’s return does—and does not—represent

An arbitrage fund’s return reflects a portfolio strategy, not a guaranteed rate attached to the word “arbitrage.” The basic mechanism seeks to capture a cash-futures spread after costs. The realized outcome can also reflect changing opportunities, the execution and unwinding of trades, other portfolio holdings, and investor-specific taxes. A hedge may reduce some market-direction exposure, but an investor still needs to consider the scheme’s documents, risks, costs, time-specific performance, and personal tax position.
